To judge whether an AI company is building a durable business, read its earnings as one linked system: revenue shows demand and monetization, margins show the cost of serving that demand, and capital spending shows the cash committed before new capacity earns anything. Then test the story against backlog or remaining performance obligations, guidance, depreciation, utilization and free-cash-flow conversion. A fast-growing revenue line can still destroy value if GPU, networking, energy and data-center costs rise faster; conversely, temporarily lower margins can be rational if paid capacity is filling at attractive prices. The framework below gives you a repeatable way to connect those figures rather than ranking companies on a single growth percentage.

What should you look for first in an AI company’s earnings report?

Start by recording the revenue base, its growth rate and its quality before looking at the headline profit number. The most useful first pass captures total revenue, year-over-year and sequential growth, segment mix, organic versus acquired growth, recurring or usage-based components, customer concentration, and contracted demand.

Build a revenue-quality snapshot

  • Scale and pace: Write down reported revenue, year-over-year growth and sequential growth. A decelerating quarter can matter even when the annual rate remains high.
  • Mix: Separate AI infrastructure, cloud services, software subscriptions, advertising, consulting and other activities. A chip supplier, a cloud platform and an advertising business monetize AI differently.
  • Organic growth: Identify how much growth came from acquisitions, foreign-exchange movements or a changed reporting perimeter rather than from existing demand.
  • Contracted demand: Check backlog, remaining performance obligations (RPO), bookings and renewal rates. These measures are not interchangeable, so use the company’s definition and expected recognition period.
  • Concentration and usage: Look for dependence on a few hyperscalers or large customers, and distinguish committed subscription revenue from usage that can fall when customers optimize workloads.

Microsoft illustrates why the second layer matters. It reported fiscal-2026 Microsoft Cloud revenue of $214.4 billion, up 27%, while commercial RPO increased 84% to $678 billion (Microsoft Investor Relations, 2026). The RPO figure signals contracted future work, but it does not mean all of that amount becomes next quarter’s revenue or carries the same margin.

How can you tell whether AI revenue growth is durable?

Durability comes from the relationship between demand indicators and the capacity required to fulfill them. Treat management’s narrative as a set of testable questions rather than as proof that demand will persist.

Check the conversion path

  1. Compare bookings, backlog or RPO growth with recognized revenue growth.
  2. Read the expected timing of recognition. A multi-year contract may produce a small amount of near-term revenue while requiring immediate infrastructure spending.
  3. Compare customer additions, retention and expansion with average revenue per customer. Growth concentrated in a few buyers is more exposed to their budget cycles.
  4. Separate price, volume and mix effects. Higher prices for scarce compute can lift revenue without proving that utilization will remain high after supply expands.

Ask whether customers are using AI in production or only running pilots. Production workloads usually create recurring or consumption revenue; pilots can be large but temporary. Also check whether a company’s own products, such as an assistant bundled into an existing subscription, are reported as incremental revenue or simply support retention and pricing.

Are AI margins improving or getting worse?

Track gross margin, operating margin and the bridge between them. A margin change is meaningful only when you can identify which costs caused it and what revenue those costs are expected to enable.

Read the margin bridge

  • Gross margin: Includes the direct cost of serving customers. For AI, examine GPUs or accelerators, networking, electricity, data-center operations, hosting fees and depreciation of equipment already in service.
  • Operating margin: Adds research, sales, support, administration and stock-based compensation. A company can hold gross margin steady while operating expenses rise sharply to develop models or sell new services.
  • Incremental margin: Compare the change in gross profit with the change in revenue. Falling incremental margin can indicate that each new dollar of AI sales is becoming more expensive to deliver.

Microsoft said its Microsoft Cloud gross-margin percentage was 69% in fiscal 2025 and explicitly attributed the decline to scaling AI infrastructure (Microsoft fiscal 2025 annual report). The statement is useful because it connects the percentage to a cause; your next question should be whether utilization and pricing can reverse that pressure as capacity matures.

Distinguish temporary build-out costs from structural economics

New servers may be underutilized while customers are still being onboarded, and depreciation begins only when assets are placed in service. That timing can make current margins look stronger than the economics of a fully loaded fleet. Conversely, a sudden depreciation step-up can depress accounting profit after the cash was spent in an earlier period. Read the income statement, cash-flow statement and property-and-equipment note together.

How much are AI companies spending on data centers and GPUs?

Use cash-flow and balance-sheet disclosures to separate actual cash investment from operating expense and from commitments that have not yet been paid. The key lines are purchases of property and equipment, construction in progress, assets not yet in service, depreciation, finance and operating lease commitments, and purchase obligations for chips, power and data-center capacity.

Examples from recent filings

Company and period Reported figure What it tells you
Meta, 2025 $69.69 billion of property-and-equipment purchases Cash invested in long-lived assets during the year; it is not the same as depreciation or total contractual commitments.
Meta, 2026 outlook Approximately $115 billion–$135 billion of capital expenditure Management’s expected cash investment range for the year, subject to execution and project timing (Meta Investor Relations, 2026).
Alphabet, 2025 $91.4 billion of capital expenditures, versus $52.5 billion in 2024 A large year-over-year increase in infrastructure investment (Alphabet, 2025).
NVIDIA, fiscal 2025 $115.2 billion of data-center revenue; $16.4 billion of operating expenses Shows the scale of demand and the separate cost base of a major accelerator supplier; it is not a direct measure of NVIDIA’s customers’ capex.

Capex is a cash outflow when servers, networking equipment, land and data-center construction are purchased. Depreciation generally arrives later, after assets are placed in service. Therefore, a company can report strong current margins while committing substantial cash to future capacity. The investment is justified only if demand, backlog, utilization and pricing can absorb that capacity at acceptable margins.

Alphabet cautioned in its 2025 Form 10-K that data-center projects can take months to years from purchase to service and said, “In 2026, we expect to significantly increase, relative to 2025, our investment in our technical infrastructure.” That lag makes the commissioning schedule as important as the headline capex number.

When will AI capex show up in revenue and free cash flow?

There is no universal conversion period. Timing depends on permitting, construction, power availability, equipment delivery, customer contracts and the time needed to reach useful utilization. Build a simple timeline for each major investment.

Map the cash-to-revenue sequence

  1. Commitment: The company signs purchase orders, leases or construction contracts. Some commitments appear in footnotes before cash is paid.
  2. Construction and delivery: Cash leaves the business as equipment and facilities are purchased; assets may remain in construction in progress.
  3. Placed in service: Depreciation starts when the asset is available for use, not necessarily when it was ordered.
  4. Ramp: Utilization rises as workloads move onto the new capacity. Early revenue may not cover the full depreciation, power and staffing burden.
  5. Steady state: Compare mature utilization and pricing with the original return assumptions, then check whether another capex wave is required to sustain growth.

Free cash flow (FCF) is commonly operating cash flow minus capital expenditures. Examine both the absolute amount and the conversion of operating income to cash. A fast-growing company can have positive operating cash flow yet negative FCF for years while it builds capacity. That is not automatically a failure, but the balance sheet must support the period between payment and monetization.

How should you read management guidance?

Guidance is a forecast with assumptions, not a promise. Compare the new outlook with the previous quarter’s outlook and identify what changed.

Record the variables that management controls

  • Revenue range and implied year-over-year growth.
  • Gross-margin range and the expected effect of infrastructure, mix and depreciation.
  • Operating-expense outlook, including research and development and stock-based compensation.
  • Capital-expenditure range, delivery timing and the portion expected to be placed in service.
  • Any stated utilization, supply, power or customer-commitment assumptions.

NVIDIA, for example, guided to fiscal-2027 first-quarter revenue of $78.0 billion, plus or minus 2%, and GAAP gross margin of 74.9%, plus or minus 50 basis points (NVIDIA Investor Relations, 2026). Compare the midpoint with the prior forecast, then test whether the margin range is consistent with the product mix and the cost of bringing new systems online.

What does cash conversion and the balance sheet reveal?

Cash determines how long a company can fund an infrastructure cycle if revenue arrives late. Review operating cash flow, FCF after capex, cash and marketable securities, debt maturities, lease liabilities, purchase commitments and shareholder returns.

NVIDIA’s fiscal-2025 annual report recorded $64.1 billion of operating cash flow and $43.2 billion of cash, cash equivalents and marketable securities (NVIDIA, 2025 Annual Report). Put those figures beside inventory, supplier commitments and planned capex rather than treating cash as excess capital by default. Buybacks, dividends or acquisitions can reduce the cushion available for the next build cycle.

Look for working-capital signals

  • Receivables growing faster than revenue can indicate slower customer payment or extended terms.
  • Inventory growth can reflect preparation for demand, an unavoidable supply buffer or products at risk of becoming obsolete.
  • Deferred revenue and customer prepayments can support cash flow before revenue recognition, but they create future delivery obligations.
  • Large increases in accounts payable may temporarily boost operating cash flow while supplier obligations accumulate.

How can you compare different AI companies fairly?

Use common axes, not one raw growth percentage. A chip designer, cloud platform and advertising company have different revenue recognition, asset lives and capital intensity.

Axis Questions to ask
Growth quality Is growth organic, recurring or usage-driven? How concentrated are customers, and how much is contracted?
Margin trajectory Are gross and operating margins rising after adjusting for mix, infrastructure ramp and depreciation?
Capex intensity What is capex as a share of revenue and operating cash flow, and how much capacity is not yet productive?
Cash conversion Does operating cash flow cover capex, and is working capital helping or masking underlying economics?
Guidance credibility Have prior forecasts been met, raised or repeatedly reset? Are assumptions disclosed clearly?
Utilization and backlog Is existing capacity filling, and does backlog have realistic delivery dates and margins?

For context, NVIDIA reported fiscal-2026 revenue of $215.938 billion, up 65%, with a 71.1% GAAP gross margin (NVIDIA, 2026). That result should not be compared directly with Microsoft’s cloud margin or Meta’s advertising margin without adjusting for business model, depreciation treatment and who owns the infrastructure.

What are the most common mistakes in AI earnings analysis?

  • Using revenue growth alone: Growth without mix, customer concentration or contract duration can be fragile.
  • Treating guidance as certainty: A range reflects execution, supply and demand risks; track revisions over time.
  • Ignoring depreciation: Cash capex can precede the expense, while later depreciation reveals the cost of using the installed fleet.
  • Confusing commitments with spending: Purchase obligations and leases may not be paid in the reported quarter.
  • Comparing unlike businesses: A supplier’s sales are another company’s cost, so the same AI boom appears on opposite sides of their income statements.
  • Overlooking utilization: A larger fleet is not automatically a more profitable fleet; idle capacity still consumes depreciation, power and support.
  • Reading one quarter in isolation: Seasonality, product launches and delivery timing can distort sequential comparisons.

What is a practical earnings-review checklist?

Use this sequence after every report and save the figures in a time series so changes are visible.

  1. Copy revenue, year-over-year and sequential growth by segment.
  2. Classify each segment’s revenue as recurring, usage-based, transactional or acquired.
  3. Record backlog, RPO, bookings, customer concentration and the expected recognition period.
  4. Bridge gross margin and operating margin to infrastructure, mix, depreciation and operating-expense changes.
  5. Record property-and-equipment purchases, capex guidance, construction in progress and lease or purchase commitments.
  6. Compare operating cash flow and FCF with operating income, then inspect receivables, inventory and deferred revenue.
  7. Write down new guidance and the assumptions behind revenue, margin and capex ranges.
  8. After the next report, mark which assumptions were met, missed or changed.

This process turns an earnings release into an evidence trail. The central decision is not whether an AI company is spending a lot; it is whether each new dollar of capacity is likely to produce durable revenue and acceptable cash returns after the full cost of owning and operating it.

Frequently Asked Questions

How should I compare companies with different fiscal-year calendars?

Align periods by the months they actually cover, not by the quarter label. Note 52-week versus 53-week years, acquisition dates and currency effects before calculating growth rates.

Where do stock-based compensation and employee costs fit in an AI margin analysis?

They are operating expenses rather than capital expenditures, although they can materially affect diluted share count and cash flow. Track both the reported expense and the cash paid for employee tax withholding so a buyback does not hide dilution.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Can a company have negative free cash flow and still be financially healthy?

Yes, if the spending is temporary, demand commitments are credible and liquidity covers the construction and ramp period. The risk rises when capex keeps expanding while backlog, utilization or operating cash flow weaken.

Why can backlog rise without producing much near-term revenue?

Backlog may contain multi-year contracts, implementation milestones or customer cancellation rights. Read the company’s stated timing, remaining obligations and performance conditions instead of treating the total as next year’s sales.

What should I verify in a footnote before trusting a capex number?

Check whether the figure is cash purchases, additions on an accrual basis, or a management forecast. Also look for capitalized internal-use software, finance leases, construction commitments and assets that have not yet entered service.

Product prices and availability are accurate as of the date/time indicated and are subject to change. Any price and availability information displayed on Amazon at the time of purchase will apply.
