To calculate an annualized compounded return, divide the ending value by the beginning value, raise the result to the power of one divided by the elapsed time in years, and subtract one:
Annualized return = (E ÷ B)(1 ÷ t) − 1
B is the beginning value, E is the ending value, and t is the actual elapsed time in years. Multiply the result by 100 for a percentage. Then calculate the index return over the same dates and on the same basis—price or total return—before deciding whether the investment outperformed.
What an annualized return tells you
An annualized return converts growth over a defined interval into the single constant compound rate that would produce the same ending value. It lets you compare investments held for different lengths of time, provided the periods and calculation conventions are made explicit.
If $10,000 becomes $14,000 in five years, the cumulative gain is 40%. The annualized result is:

(14,000 ÷ 10,000)(1 ÷ 5) − 1 = 0.0696, or about 6.96% a year.
The 6.96% figure does not mean the investment earned 6.96% in every calendar year. It is the constant compound rate that links the two endpoints. The path could have included large gains, losses, and flat periods.
This endpoint calculation assumes a single beginning amount and a single ending amount. Deposits, withdrawals, transfers, or other external cash flows require a cash-flow-aware method rather than treating every change in account value as investment performance.
Gather the inputs before calculating
| Input | What to record | Why it matters |
|---|---|---|
| Beginning value (B) | The portfolio, fund, or investment value at the start date | Use the same currency and valuation convention as the ending value. |
| Ending value (E) | The value at the end date | State whether distributions were reinvested and whether the figure is before or after fees. |
| Elapsed time (t) | Exact time between the two valuation dates, expressed in years | For partial years, use a stated day-count convention rather than silently rounding. |
| Return basis | Price return or total return | Total return includes reinvested income; price return does not. |
| Currency and inflation basis | Nominal or inflation-adjusted values, plus any currency conversion | An investment and its benchmark must use comparable conventions. |
Record the dates, not just “five years” or “since purchase.” A start date of 15 March and an end date of 14 March in a later year may not represent exactly the same elapsed time under every day-count convention.
Apply the annualized-return formula
Whole-year holding period
For a whole number of years, use:
(E ÷ B)(1 ÷ number of years) − 1
For example, an investment that rises from $10,000 to $14,000 in five years produces approximately 6.96% annually. To reverse-check the result, calculate 10,000 × (1 + 0.0696)5; rounding aside, it returns about $14,000.
Partial-year holding period
Use the actual elapsed time as a fraction of a year:

(E ÷ B)(1 ÷ t) − 1
Here, t might be the elapsed days divided by 365, or a fraction produced by another convention. There is no single universal day-count convention for every asset and context. For a fund or index comparison, use the convention applied by the cited data series and disclose it alongside the result.

Negative returns
The same formula works when the ending value is lower than the beginning value. If $10,000 falls to $8,000 over two years, the annualized result is (8,000 ÷ 10,000)(1 ÷ 2) − 1, or about −10.56% per year. This is not the same as dividing the 20% cumulative loss by two; compounding makes the annualized loss larger in magnitude.
Calculate it in a spreadsheet or calculator
Known elapsed time in years
- Put the beginning value in cell A2, the ending value in B2, and the elapsed years in C2.
- Enter
=(B2/A2)^(1/C2)-1in D2. - Format D2 as a percentage and choose the number of decimal places you want to display.
- Keep the unrounded value for comparisons and use the rounded value only in the published presentation.
Dates in a spreadsheet
With a start date in A2 and an end date in B2, you can calculate elapsed days as =B2-A2. If you choose an actual/365 convention, the annualized formula is:
=(EndingValue/BeginningValue)^(365/(EndDate-StartDate))-1

Check the arithmetic independently
- Confirm that both values use the same currency and valuation time.
- Check that the beginning value is not zero or negative; the standard formula requires a positive starting amount.
- Recalculate with a handheld calculator or a second spreadsheet cell.
- Use a reverse check: beginning value multiplied by one plus the annualized rate, raised to the elapsed years, should reproduce the ending value within rounding.
Make an index comparison fair
“Did I beat the index?” has no meaningful answer until the investment and benchmark are comparable. The SEC’s Investor Education and Advocacy bulletin describes the principle as comparing “apples to apples.” The bulletin is staff investor-education material, not a Commission rule, regulation, or statement.
- Match the start and end dates. Calculate the investment and index over exactly the same dates. If your account is valued at market close, use an index value from the corresponding close rather than a different day.
- Match the holding-period length. A one-year investment result should not be compared with a five-year index result. If you show several windows, include periods covering different market conditions instead of selecting only a favorable interval.
- Match the return basis. Compare a total-return investment with a total-return index when distributions are reinvested. Compare price return with price return only when you intentionally want to exclude income.
- Choose a benchmark that represents the strategy. A broad large-company equity index may be unsuitable for a small-company, international, bond, real-estate, or multi-asset strategy. Ask what market segment, asset type, geography, and risk exposure the benchmark actually represents.
- Document costs and taxes. State whether the investment result is before or after management fees, fund expenses, trading costs, platform charges, and taxes. An index level commonly does not deduct the fees and administrative costs that an investable fund or account incurs.
- State currency and inflation treatment. Identify the currency, any conversion date or exchange-rate convention, and whether figures are nominal or inflation-adjusted. A nominal investment return and an inflation-adjusted benchmark are not an interpretable pair.
Price return versus total return
A price index measures changes in the prices of its constituents. A total-return index adds the effect of income distributions, assuming the specified reinvestment treatment. The SEC filing describing the S&P 500 Total Return Index says it reflects stock-price movements and reinvestment of dividend income, unlike the price-only index.
If your fund paid dividends or capital-gain distributions and you left them invested, your performance calculation must include those reinvested amounts. If you took distributions in cash, include the cash according to the return method you are using and explain the treatment. Comparing a distribution-inclusive fund result with a price-only index will make the fund look better for a reason unrelated to manager skill.

1Fix the driver behind crashes, sound loss and screen glitches2Clear out junk files and repair common Windows errors3Scan for outdated or missing drivers - takes under a minuteDo not infer that every provider’s “total return” series uses identical withholding-tax, reinvestment-date, or fee assumptions. Compare cumulative and annualized results separately
| Measure | Meaning | Best use |
|---|---|---|
| Cumulative return | Total change from the beginning value to the ending value over the entire interval | Showing what happened to the original amount during that exact holding period |
| Annualized compounded return | The constant per-year compound rate that links the two endpoints | Comparing periods or investments with different durations |
| Individual-year return | The result for one particular calendar or measurement year | Showing volatility and the sequence of gains and losses |
A multi-year annualized result is not an average of the individual yearly percentages. For example, a +50% year followed by a −50% year does not produce a zero cumulative return: $100 becomes $150 and then $75. Compounding and sequence matter, so show annual returns or a volatility measure when the reader needs to understand the path rather than only the endpoints.

If the benchmark is quoted as an index level rather than dollars, normalize both series to the same starting level—for example, 100—then apply the same formula. Normalization changes the display scale, not the return.
Account for fees, expenses, and taxes
Fees and expenses reduce what an investor keeps. A fund’s published performance may already be net of specified expenses, while a personal account statement may include some charges and exclude others. Identify whether the investment figure is gross or net and list material costs such as management fees, fund operating expenses, commissions, bid-ask costs, advisory charges, and account fees.
Index figures are often theoretical and may not deduct the costs of buying, holding, rebalancing, or administering an investable product. That does not make the index unusable; it means the comparison must say what the index represents and what a real implementation would cost.
Taxes can differ because of account type, investor location, holding period, distributions, and withholding rules. Presenting a pre-tax investment result against a post-tax benchmark, or vice versa, mixes unlike outcomes. If you cannot model the reader’s tax situation, label both figures as pre-tax or state that taxes are excluded.

Market segment and asset type
A benchmark should explain the opportunity set and risks the strategy claims to represent. Match company size, sector concentration, geography, credit quality, duration, currency exposure, and other defining characteristics where relevant. A broad index can be a useful reference for a diversified portfolio, but it is not automatically the correct hurdle rate.
Investable versus theoretical indexes
An index level is a measurement series, not necessarily a fund an investor can buy. An investable tracker has expense ratios, trading frictions, cash drag, tax effects, and operational rules. Decide whether your question is “Did the strategy beat the market measure?” or “Did it beat a realistic alternative I could have owned?” The second question calls for a comparable investable vehicle and its documented costs.

Several benchmarks
If a strategy spans more than one asset class, a single index may conceal important exposures. You can show a primary benchmark and additional component indexes, provided each component has a stated weight and rebalancing rule. Do not average unrelated index returns without explaining the portfolio construction.
Handle cash flows correctly
The basic endpoint formula assumes that the beginning amount remained invested and no outside money entered or left. Regular contributions can make the ending balance rise even when investment performance is weak; withdrawals can have the opposite effect.
When cash flows exist, list every contribution and withdrawal with its date. A money-weighted calculation accounts for the timing and size of those flows, while a time-weighted calculation is designed to isolate portfolio performance across flow-adjusted periods. Use the method required by your reporting standard or provider, and use the same method for the benchmark comparison. Do not label an account-balance change as an annualized investment return unless the cash-flow assumption is clear.
Common mistakes and fixes
| Mistake | Why it misleads | Fix |
|---|---|---|
| Dividing cumulative gain by years | Ignores compounding | Use the exponent formula. |
| Using calendar years when dates are partial | Changes the holding period | Use actual elapsed time and disclose the day-count basis. |
| Comparing a fund’s total return with a price index | Leaves dividends out of the benchmark | Use matching price or total-return series. |
| Ignoring reinvested distributions | Understates total return | Include dividends and capital gains according to the stated reinvestment assumption. |
| Comparing different dates | Exposes each result to different market moves | Use identical start and end dates. |
| Ignoring fees and taxes | Overstates what the investor could keep | Label gross/net and pre-/post-tax treatment. |
| Choosing a convenient benchmark | Can make a strategy appear stronger or weaker through mismatch | Explain why the benchmark represents the strategy. |
| Cherry-picking a favorable window | Hides unfavorable market conditions | Show multiple, fixed windows that span different conditions. |
| Calling annualized return an annual forecast | Past endpoint math does not predict future results | Describe it as historical performance for the stated period. |
Use fund-reporting periods as a cross-check
SEC-filed fund disclosures commonly present average annual total returns for one-, five-, and ten-year periods. Those reporting windows are useful checks when you are reconciling a fund’s published figures, but they do not replace matching your own dates and assumptions. An archived 2008 filing expresses the relationship as P(1 + T)n = ERV, where P is the initial payment, T is the average annual total return, n is the number of years, and ERV is the ending redeemable value. Rearranging gives T = (ERV ÷ P)(1 ÷ n) − 1.
The $1,000 initial payment sometimes shown in fund disclosure examples is a reporting illustration, not a market-return statistic. Likewise, a one-, five-, or ten-year period in a filing describes the disclosure method and dates used by that fund; it is not evidence that every investment or index earned a particular rate.
Interpret the result without overclaiming
Suppose your investment shows 8.1% annualized and the matched total-return index shows 7.4% over the same dates. The arithmetic indicates a 0.7 percentage-point advantage for that interval under the stated assumptions. It does not establish that the strategy will continue to outperform, that the difference is statistically meaningful, or that the strategy took the same risk.
Look at the sequence of annual returns, drawdowns, volatility, and the amount of time spent below a prior high when risk matters. Two investments can have the same annualized endpoint return but very different experiences and probabilities of loss. Annualized return describes the endpoint relationship; it does not describe the path.

Quick Recap
A repeatable comparison workflow
- Write down the investment’s exact start and end dates, beginning and ending values, currency, and distribution treatment.
- Record all external cash flows. If there are any, select a method that handles their timing instead of using the simple endpoint formula.
- Obtain the benchmark series for the same dates and identify whether it is price or total return.
- Confirm the benchmark’s market segment, asset type, geography, and currency are appropriate.
- Choose and document the elapsed-time convention, especially for partial years.
- Calculate cumulative and annualized returns for both series without intermediate rounding.
- Document fees, expenses, taxes, withholding, inflation treatment, and currency conversion.
- Review more than one window where possible, including periods with different market conditions.
- Present the assumptions and results in a table, then describe any performance gap in percentage points.
- Label the outcome as historical performance for the selected interval, not a forecast.
