A U.S. company that adopts an improper federal tax year generally must change to a proper one. The correction may involve an amended return, Form 1128, and a short-period return; the right route depends on the company’s tax classification, the year it should use, and returns already filed. An incorrect year does not by itself mean a penalty is owed, but late filing or payment can create separate exposure.
What “misclassifying” a tax year means
For U.S. federal tax purposes, a tax year is the annual accounting period used to report income and expenses. It is not automatically the same as the business’s preferred financial or operating year. Some entity types must use a required tax year, subject to exceptions.
The IRS states that taxpayers adopting an improper tax year must change to a proper one. Its example in Publication 538, Accounting Periods and Methods describes a business that begins on March 15 and chooses a year ending the following March 14; the IRS treats that as improper.
How the correction route is determined
The procedure depends first on whether the company is correcting to a calendar year or seeking a fiscal year, and then on its entity classification and filing history. Not every change uses the same Form 1128 process: IRS rules include exceptions and automatic-approval procedures. Review the current Form 1128 information and instructions before filing.

Changing to a calendar year
Publication 538 says a taxpayer correcting to a calendar year should file an amended income tax return based on a calendar year to correct the most recently filed return that used the improper year. It instructs the taxpayer to attach a completed Form 1128 marked “FILED UNDER REV. PROC. 85-15.” This is the route described for that calendar-year correction, not a universal instruction for every tax-year change.
Seeking a fiscal year
For a correction to a fiscal year, Publication 538 directs taxpayers to file Form 1128 under the form’s instructions to request approval. Depending on the facts, an exception or automatic-approval procedure may apply, so a company should check the current instructions rather than assume it needs the same approval process as another business.

Whether the company needs a required tax year
Entity classification can constrain the available year. Publication 538 says partnerships, S corporations, and personal service corporations generally must use a required tax year unless an exception applies, such as approval or a section 444 election. A partnership generally conforms its tax year to its partners’ tax years, subject to exceptions. A company’s legal form alone may not settle its federal tax classification, so confirm the classification used on its returns.
When a short-period return may be needed
A short tax year is a period of less than 12 months. IRS guidance says a short year may be required when an entity changes its accounting period. For a change, Form 1128 instructions describe the period as generally running from the day after the old tax year closes through the day before the new tax year begins.

That short period can require its own return, reporting the income and expenses attributable to that period. The exact return and due date depend on the entity and circumstances; the IRS explains short tax years on its Tax years page.
Possible filing and payment consequences
Correcting the year may mean preparing corrected returns, filing a short-period return, obtaining or documenting IRS approval, and determining which period reports particular income and expenses. If the error also caused a required return or tax payment to be late, separate penalties and interest may apply. The wrong year alone does not establish that any penalty applies.

As a general federal rule, the IRS’s failure-to-file penalty guidance states that the penalty is 5% of tax due, less amounts paid on time and available credits, for each month or partial month a return is late, up to 25%. The IRS also says reasonable cause can prevent this failure-to-file penalty. This is a general rule, not a conclusion about a particular company; failure-to-pay rules and interest are separate questions.

- Entity classification: Identify the federal tax classification used for the company, including whether it is a partnership, S corporation, or personal service corporation.
- Intended and adopted year: Record the year-end the company used and the year it believes is proper.
- Filing history: Identify returns filed using the improper year and whether a short-period return is outstanding.
- Payments and deadlines: Check when returns and tax payments were due and when they were actually submitted or paid.
- Current procedure: Confirm the latest Form 1128 instructions and applicable IRS approval or automatic-approval rules.
Because the proper route depends on those facts, a company with filed returns or uncertain classification should have a qualified tax professional review the correction before filing.
