Short answer: paying a foreign AI vendor from India does not automatically require tax deduction at source. Section 195 applies when the payment is chargeable to income tax in India, so you must first classify the actual transaction under domestic law and any applicable tax treaty. Only then can you select the correct Form 15CA route and determine whether Form 15CB or an Assessing Officer certificate is involved.

Timing is critical in 2026. The earlier of credit or payment determines the governing law: events through 31 March 2026 fall under the Income-tax Act, 1961, while events from 1 April 2026 fall under the Income-tax Act, 2025 and its corresponding section 393 table entry. The vendor’s country, contract rights, service scope, amount, dates and available certificates all affect the result.

When does Section 195 apply to a payment to a foreign AI vendor?

Section 195 is triggered by chargeability, not by the fact that money is sent outside India. The Income Tax Department describes deduction for payments to non-residents or foreign companies when the sum is chargeable to income tax under the applicable law.

An AI subscription, application-programming-interface usage charge, hosted model account or implementation invoice therefore needs a transaction-specific review. The invoice label alone cannot establish whether the amount is taxable, whether it is royalty or fees for technical services, or whether it is business income that is taxable only when treaty conditions are met.

What chargeability means in practice

Before withholding, identify the legal nature of what the Indian payer bought and the rights the vendor granted. A recurring hosted service may give access to functionality without transferring copyright or another exploitable right. A software licence may grant broader rights. A vendor may also provide implementation, customisation, support or human technical work. A contract can combine several of these elements.

Those differences can change the domestic-law analysis and the treaty analysis. Do not assume that every API fee is outside royalty rules, and do not assume that every software or SaaS fee is royalty. The available official guidance supports a chargeability inquiry, not a universal answer for all AI products.

Which tax law governs a payment made around 1 April 2026?

Use the earlier of the date on which the amount is credited or the date on which it is paid. The Income Tax Department’s transition guidance states that events on or before 31 March 2026 use the Income-tax Act, 1961. Events on or after 1 April 2026 use the Income-tax Act, 2025; for the new Act, the Department points to the relevant entry in the section 393 table rather than a simple carry-forward of old section numbers.

Earlier credit or payment event Governing framework Practical implication
On or before 31 March 2026 Income-tax Act, 1961 Apply the Section 195 and remittance procedures in force for that event.
On or after 1 April 2026 Income-tax Act, 2025 Use the corresponding provision identified in the Department’s section 393 transition table and the forms and rules then in force.
Credit and payment on different dates Earlier event controls Document both dates; the first one determines the applicable Act.

Do not change the governing Act merely because an invoice is dated in a different period. For a prepaid annual subscription, for example, record when the amount was credited or paid and apply the transition rule to that earlier event.

How should an Indian business classify an AI subscription, API or software invoice?

Start with the executed agreement, order form and product terms, then compare them with what the vendor actually supplies. Classification should follow rights and services, not marketing terminology.

Hosted access to a model or application

Check whether the customer receives only a right to access a remotely hosted service. Review restrictions on copying, sublicensing, modifying, distributing or commercially exploiting the underlying software, model or content. The absence or presence of those rights is relevant, but it does not by itself settle the tax result.

Software or model licence rights

Identify any licence to reproduce, adapt, distribute, publicly communicate or otherwise exploit copyright, or to use protected technical information. Record whether the customer receives a copy for local deployment, weights, source code, training data or other deliverables. A licence that transfers broader rights may require a different analysis from a hosted account.

Implementation, customisation and human technical work

Separate engineering, integration, migration, consulting, model fine-tuning and support charges where the contract does so. Describe who performs the work, where it is performed, what deliverables are produced and whether the work is automated or performed by personnel. These facts can matter when testing fees-for-technical-services provisions.

Bundled packages

If one invoice covers access, support, implementation and other items, map each component to the contract and pricing. A single product name does not prove that the whole amount has one legal character. If the agreement does not allocate amounts, obtain a reasoned allocation or professional advice rather than inventing one.

How do domestic law and a tax treaty affect the withholding decision?

Test chargeability under Indian domestic law first, then examine the specific treaty with the vendor’s country. A treaty is country-specific: definitions, conditions, source rules, permanent-establishment provisions, documentation and rate limits differ.

One Government of India treaty notification issued in 2026, Notification No. 39/2026, contains a fees-for-technical-services provision with a ceiling of 10% of the gross amount under that treaty’s conditions and exceptions. That figure is not a worldwide rate for AI vendors. It cannot be applied unless the vendor is resident in the treaty country, the recipient satisfies the treaty’s eligibility requirements and the payment fits the provision.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

For each payment, record the vendor’s tax residence and status, the relevant treaty, the article relied on, the factual basis for classification and any conditions such as beneficial ownership or service-performance requirements that the treaty imposes. If domestic law and the treaty produce different outcomes, obtain transaction-specific advice before remitting.

Which Form 15CA part applies to a foreign AI payment?

Form 15CA is the remittance-information workflow. Filing a part of the form does not itself prove that every outward payment is taxable. The current Income Tax Department guidance describes four pathways, subject to the rules and instructions in force for the relevant transaction date.

Form 15CA part When the Department’s guidance describes it What to verify
Part A The remittance is chargeable and the aggregate amount during the financial year is up to ₹5 lakh. Confirm chargeability and calculate the financial-year aggregate, not just the current invoice.
Part B The remittance is chargeable, the aggregate exceeds ₹5 lakh, and an Assessing Officer order or certificate under the cited provisions has been obtained. Keep the order or certificate and ensure it covers the payment being made.
Part C The remittance is chargeable, the aggregate exceeds ₹5 lakh, and Form 15CB has been obtained. Use the accountant’s certificate details when completing the remittance information.
Part D The remittance is not chargeable under the Act. Retain the written analysis supporting the non-chargeable conclusion.

The ₹5 lakh figure is an aggregate threshold for the financial year in this procedural guidance. It is not an AI-industry statistic and it does not decide taxability. Recalculate the aggregate when invoices, credit notes, prepayments or multiple vendors are involved.

When is Form 15CB required?

Form 15CB is not a blanket certificate for every payment to a foreign supplier. The Department describes it for a payment or aggregate exceeding ₹5 lakh in a financial year that is chargeable to income tax, where the specified Assessing Officer certificate or order has not been obtained.

A Chartered Accountant completes the certificate after examining the payment details, chargeability under domestic provisions and any applicable Double Taxation Avoidance Agreement. The certificate is therefore a tax-determination document, not merely a confirmation that money is leaving India.

When an Assessing Officer route is used instead

If the payer has obtained the applicable Assessing Officer order or certificate, the guidance places a chargeable remittance above ₹5 lakh in Part B rather than Part C. Keep the order with the remittance file and check its scope, validity and conditions before using it.

When neither Part B nor Part C is appropriate

A chargeable remittance up to the aggregate threshold follows Part A. A remittance concluded to be not chargeable follows Part D. Do not obtain Form 15CB merely because a bank requests supporting paperwork if the facts place the payment in another pathway; instead, confirm the bank’s current process and the applicable form instructions.

How do I decide the correct route step by step?

Use this sequence for each vendor and financial year. It keeps the tax analysis ahead of the remittance form.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  1. Capture the event dates. Record when the amount was credited and when it was paid. Use the earlier event to select the 1961 or 2025 Act framework.
  2. Identify the parties. Record the legal name, country of residence, entity type and tax status of the vendor, and the Indian payer’s legal entity and business purpose.
  3. Read the operative terms. Save the master agreement, order form, subscription terms, acceptable-use rules, licence grant, data-processing terms and any statement of work.
  4. Map what was supplied. Distinguish hosted access, software or model rights, data or content licences, implementation, customisation, support and human technical services. Note where personnel perform work.
  5. Test domestic chargeability. Decide whether the amount is chargeable under the applicable Act and document the reasoning. The invoice description alone is not enough.
  6. Test the treaty. If the vendor is resident in a treaty country, review the treaty article, definitions, conditions and rate ceiling. Keep the residence evidence and the article analysis together.
  7. Calculate the financial-year aggregate. Include relevant earlier remittances to determine whether the ₹5 lakh procedural threshold is crossed.
  8. Choose the procedural path. Use Part A, B, C or D based on chargeability, aggregate amount and whether an Assessing Officer order or Form 15CB is available.
  9. Complete the remittance record. Enter the payment, tax and certificate details consistently across the bank instruction, Form 15CA and supporting documents.
  10. Recheck before release. Confirm the event date, currency conversion used for the aggregate, treaty article, rate basis, certificate references and beneficiary details before authorising payment.

What documents and facts should the finance team keep?

A defensible file should allow another reviewer to understand both the tax conclusion and the form part without reopening the entire vendor relationship.

  • Executed contract, order form and current product or licence terms.
  • Invoices, credit notes, payment instructions and proof of the credit and payment dates.
  • A description of the product: hosted service, local software, model access, data licence, implementation or other deliverable.
  • Rights granted and restrictions on copying, modification, distribution, sublicensing and commercial exploitation.
  • Details of human services, personnel location, customisation, support and deliverables.
  • Vendor legal name, residence, entity status and available treaty-residence evidence.
  • Financial-year payment ledger showing the aggregate relevant to the ₹5 lakh threshold.
  • Written domestic-law and treaty analysis, including the article and conditions relied on.
  • Any Assessing Officer order or certificate, or the completed Form 15CB and accountant details.
  • The filed Form 15CA, bank correspondence and evidence of the remittance.

What do common payment scenarios look like?

The following examples illustrate the decision logic without assigning a universal tax answer to an AI product.

Scenario Key facts to establish Likely procedural question
Monthly hosted API usage, total for the year below ₹5 lakh Whether the hosted terms grant exploitable rights and whether the amount is chargeable. If chargeable, Part A is the pathway described for an aggregate up to ₹5 lakh; if not chargeable, assess Part D.
Annual enterprise licence above ₹5 lakh Whether the licence permits copyright or other rights, and whether a treaty changes the result. If chargeable, decide between Part B and Part C based on an Assessing Officer order or Form 15CB.
Implementation and model-access bundle above ₹5 lakh Allocation of the implementation, support and access components; location of personnel. Obtain a component-by-component chargeability analysis before selecting the form part.
Payment credited on 31 March 2026 and paid on 2 April 2026 The credit date is earlier than the payment date. The 1961 Act governs that event under the transition rule.
Payment credited and paid on 2 April 2026 Both events occur after the transition date. Use the 2025 Act and its corresponding section 393 table entry, with current forms and rules.

These scenarios do not establish that any particular AI fee is taxable. They show why the agreement, rights, dates and aggregate amount must be reviewed together.

What mistakes cause problems, and how can they be fixed?

Assuming every foreign remittance needs withholding

Problem: the payer deducts tax solely because the beneficiary is overseas. Fix: document the Section 195 chargeability analysis first; an outward remittance is not automatically a taxable sum.

Treating Form 15CA as a taxability certificate

Using the ₹5 lakh threshold per invoice

Problem: each small monthly invoice is considered separately even though the financial-year total exceeds the threshold. Fix: maintain a running aggregate for the relevant payer, vendor and financial year, and include earlier payments when the instructions require it.

Applying a 10% rate to every AI vendor

Problem: a rate found in one treaty notification is copied to vendors in other countries or to domestic-law cases. Fix: identify the vendor’s country and treaty, then test the exact article, conditions and exceptions. Notification No. 39/2026 illustrates a treaty-specific 10% gross-amount ceiling; it is not a universal AI-payment rate.

Carrying old section numbers into the 2025 Act

Problem: a 1961 Act reference is reused for a post-1 April 2026 event without checking the transition table. Fix: apply the earlier-event rule and use the Department’s corresponding section 393 table item for the 2025 Act.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Ignoring bundled services

Problem: the whole invoice is classified from a product name such as subscription or API. Fix: separate rights, hosted access, implementation and human services, and obtain a reasoned allocation where the contract does not provide one.

How should recurring subscriptions and API usage be managed?

Set up a vendor-level compliance file at onboarding, then refresh it when the contract, product, pricing, residence or service scope changes. Record every credit and payment event rather than relying only on invoice dates.

Finance should maintain a cumulative financial-year ledger so the ₹5 lakh threshold is visible before a remittance is released. A change from self-serve hosted access to an enterprise deployment, custom model work or on-site implementation can change the classification and should trigger a new review.

For payments close to 31 March or 1 April 2026, preserve evidence of both credit and payment timestamps. The transition rule turns the earlier event into a legal decision point, even where the supplier issues one invoice for a longer service period.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

What should a business do when the answer is uncertain?

Do not guess a classification or rate to satisfy a bank deadline. Assemble the contract, rights granted, service description, vendor residence, event dates, aggregate amount and any existing order or certificate, then obtain transaction-specific review from a qualified tax professional or seek the applicable Assessing Officer route.

Ask the reviewer to state the conclusion under domestic law, the treaty article considered, the rate basis, the Form 15CA part and whether Form 15CB or an Assessing Officer order is required. Keep that written conclusion with the remittance record and revisit it when the product or law changes.

Frequently asked questions

Does paying an AI vendor by credit card avoid Section 195?

No. The payment method does not replace the chargeability analysis. Determine the legal character of the amount and the relevant credit or payment event, then apply the appropriate remittance procedure.

Are API calls automatically treated as royalty?

No categorical rule is established for all API arrangements. The licence grant, copying and exploitation rights, hosted architecture, deliverables and applicable treaty must be examined in the particular contract.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Can a treaty rate be used without confirming the vendor’s residence?

A treaty analysis depends on the vendor being resident in the relevant treaty country and meeting that treaty’s conditions. Obtain and retain appropriate residence and status evidence before relying on a treaty article or rate ceiling.

What if the vendor changes its terms after the first payment?

Reassess the arrangement when rights, deployment model, support, implementation or other material terms change. A new product tier can create a different tax classification even when the vendor name and billing method stay the same.

Where can I verify the applicable form instructions?

Use the Income Tax Department’s current Form 15CA and Form 15CB FAQs, portal instructions and transition guidance for the relevant transaction date. The rules and portal workflow can change, so verify them immediately before filing rather than relying on an older checklist.
