Subcontracting and external processing can involve the same outside workshop, but SAP records them as different business processes. Use subcontracting when the vendor must deliver a complete material or assembly and your company supplies some or all components. Use external processing when your production order remains in charge and the vendor performs one identifiable operation—such as machining, coating, cleaning or testing—before the order returns to your plant.
That boundary determines the triggering SAP object, purchasing document, inventory ownership, goods-receipt behavior and cost calculation. Choosing the wrong model can leave buyers, production planners and controllers looking at different documents for what appears to be the same shop-floor activity.
What is the practical difference between subcontracting and external processing in SAP?
The shortest accurate distinction is complete deliverable versus individual operation. In subcontracting, the supplier manufactures the ordered material or assembly. In external processing, the supplier performs a production-order operation that your own organization would otherwise perform.
| Decision point | Subcontracting | External processing |
|---|---|---|
| What the vendor delivers | A complete ordered material or assembly | A completed operation or sub-operation in a production order |
| What starts the process | A purchasing requirement, often from MRP or a requisition | A production-order operation whose control key permits external work |
| Purchasing document | Subcontracting purchase order using item category L |
An account-assigned purchase requisition generated by the production order |
| Component handling | Defined components are provided to the supplier and tracked as special stock | Component provision is optional and is maintained on the operation or routing when required |
| Production status after receipt | The purchased finished material is received into inventory | The external operation is received or confirmed, then later production-order operations can continue |
| Costing basis | Supplier charge plus the material cost of supplied components | Price for the specific operation, from operation data or a purchasing info record |
SAP Help defines an externally processed operation as work “not carried out within your own organization, but … assigned to a vendor.” SAP Learning separately warns that external processing should not be confused with subcontracting because an external operation creates an account-assigned purchase requisition from the production order.

How does the deliverable boundary change the SAP process?
Subcontracting ends with a material receipt
The subcontractor is responsible for producing the complete item named in the purchasing requirement. Your company may send raw materials, semi-finished parts, packaging or other defined components, but the business outcome is a finished material or assembly returned by the supplier. The purchase order is therefore the central commercial document.
When the finished material arrives, the goods receipt posts that material. SAP also records consumption of the components that were provided to the supplier. If the supplier used more or less than the planned quantity, the consumption can be adjusted after the receipt, subject to your organization’s controls.
External processing ends with an operation
The vendor does not own the complete manufacturing responsibility. Instead, a production order contains an operation—such as heat treatment, plating, calibration, laboratory testing or specialist machining—that is assigned externally. Once that operation is completed and its receipt or confirmation is recorded, the same production order can move to the next in-house operation.

Which SAP object triggers each process?
Subcontracting starts in procurement
Subcontracting is an external-procurement process. MRP can create the requirement, or a planner can create a purchase requisition manually. The resulting purchase order uses the subcontracting item category L. When the material’s bill of material is available and the relevant settings are complete, SAP can explode the BOM into component sub-items for the purchase order.
The purchase order identifies the material the supplier must return and the components your company will provide. Procurement, inventory management and the supplier relationship are therefore organized around that order.
External processing starts in production
External processing begins when a production order contains an operation with a control key that allows or requires external processing. Saving the production order automatically creates a purchase requisition for that operation. SAP assigns the requisition to the production order, which is why the requirement is account-assigned rather than a normal stock-procurement request.

Purchasing then converts or processes that requisition using the vendor and purchasing data maintained for the operation. The purchase document represents the service associated with the operation, while the production order remains the object that controls sequence, dates and completion.
How are components, ownership and inventory handled?
Subcontracting uses material provided to supplier stock
Components sent to a subcontractor remain your company’s property. SAP tracks them as special stock commonly described as material provided to supplier. This separation lets inventory and accounting distinguish components physically outside your plant from unrestricted stock still on your premises.
At goods receipt for the subcontracted material, SAP consumes the supplied components according to the planned quantities. Actual supplier usage may differ. Over-consumption or under-consumption can be posted later as an adjustment, so the component balance at the supplier does not have to be perfect at the instant the finished material is received.
External processing does not automatically create supplier component stock
Component provision for an externally processed operation is optional. If the vendor needs a part, chemical, fixture or other input, maintain that requirement on the operation or routing data and define the associated issue or supply process. If the vendor only performs a service on a part that remains in the production flow, no subcontracting-style component list is required.
Do these 3 things before closing this tab:
1Clear out junk files and repair common Windows errors2Scan for outdated or missing drivers - takes under a minute3Repair Windows errors before they cause bigger problemsThis difference is often the clearest inventory diagnostic: a complete-material subcontracting order normally has provided components and a finished-material receipt, whereas an external operation may have no separately managed supplier component stock at all.
How do costing and accounting differ?
Subcontracting combines two cost elements: the price agreed with the supplier and the material cost of the components your company provides. The finished material therefore carries the external manufacturing charge together with the consumed component values.
External processing prices a particular operation. SAP can obtain the price from the operation’s purchasing data or from a purchasing info record, depending on how the operation is configured. The charge is assigned to the production order as the cost of that operation rather than as the procurement cost of a complete manufactured material.

| Cost question | Subcontracting | External processing |
|---|---|---|
| Primary priced object | Purchased finished material or assembly | Production-order operation |
| Supplier price includes | Agreed subcontractor charge; supplied-component values are added through consumption | Price for the external operation |
| Where component value appears | Consumed from material provided to supplier stock at receipt | Only when components are explicitly provided for the operation |
| G/L account outcome | Depends on valuation, account determination and release settings | Depends on valuation, account determination, cost element and release settings |
Do not assume a universal G/L account or posting sequence. The exact entries depend on the plant, valuation area, account-determination configuration and the S/4HANA release in use. The reliable distinction is the business object being valued: a subcontracted material with component consumption versus an externally purchased operation assigned to a production order.
What is the typical subcontracting workflow?
- Define the material and supply relationship. Set the material for external procurement and, where applicable, use special procurement key
30for subcontracting in the material master. Maintain the subcontracting source of supply or purchasing info record. - Maintain the component structure. Create or validate the BOM for the material the supplier will return. If automatic component determination is required, ensure the relevant production version and BOM selection settings are valid for the plant.
- Create the requirement. MRP or a planner creates a purchase requisition for the finished material. Convert it to a purchase order with item category
L. - Check exploded sub-items. Confirm that SAP selected the intended BOM components and quantities. Correct plant, alternative BOM, validity dates and unit-of-measure issues before sending the order.
- Provide components. Post the transfer of the defined components to the supplier so they appear as material provided to supplier stock. Reconcile quantities sent, returned or still held at the vendor.
- Receive the finished material. Post the goods receipt against the subcontracting purchase order. SAP receives the ordered material and consumes the planned supplied components.
- Reconcile actual usage. Investigate differences between planned and reported consumption. Post approved over- or under-consumption adjustments so supplier stock and manufacturing cost remain accurate.
What is the typical external-processing workflow?
- Create the routing operation. Add the vendor-performed step to the routing or production version. Choose a control key that allows or requires external processing.
- Maintain purchasing data on the operation. Enter the vendor, purchasing organization data and the external-processing details required by your configuration. Maintain a cost element when the operation must be included in costing.
- Release or save the production order. Saving the order creates an account-assigned purchase requisition for the external operation. Check that the requisition references the correct production order, operation and dates.
- Process the requisition in purchasing. Convert or otherwise process the requisition into the purchasing document used by your organization. Confirm the operation price from the operation data or purchasing info record.
- Send any required input. If the vendor needs components, maintain and issue them according to the operation’s component-provision settings. Do not create a full subcontracting component list unless the business process actually requires one.
- Record the vendor’s completion. Post the receipt, service entry or confirmation required by the configured process. The external operation is then available for the production order’s status and cost updates.
- Continue in-house production. Once the operation is accepted, release the next internal operation, issue or receive materials as planned, and complete the production order normally.
Which master data and configuration must be ready?
Subcontracting prerequisites
- Material master settings for external procurement and, where applicable, special procurement key
30for subcontracting. - A valid subcontracting source of supply or purchasing info record for the vendor and plant.
- A BOM for the material or assembly the supplier will return.
- A production version and BOM-selection data when automatic component determination is required.
- Plant, purchasing organization, valuation and account-determination settings that support the intended postings.
External-processing prerequisites
- A routing or production-order operation with a control key that permits or requires external processing.
- Vendor and purchasing data on the operation’s external-processing area.
- A valid operation price, purchasing info record or other pricing source.
- A cost element when the external operation is costing-relevant.
- Component-provision data on the operation or routing when the vendor must receive inputs.
- Plant, purchasing organization, valuation and account-determination settings aligned with the target S/4HANA release.
Configuration labels and screens vary by S/4HANA release and by activated scope. Validate the exact field names, release behavior and posting logic in a test client before publishing work instructions or building integrations around transaction-specific assumptions.
How can you decide which model fits a real process?
Ask what the vendor is contractually responsible for and what your plant expects to receive. The following decision sequence prevents most classification errors.
- Is the vendor returning a complete material or assembly? If yes, start with subcontracting.
- Is your production order waiting for one identifiable step before later operations continue? If yes, start with external processing.
- Who owns the component definition? A subcontracting BOM normally defines the supplier’s required components; an external operation only needs component data when that step consumes supplied inputs.
- What should the receipt represent? A finished-material receipt points to subcontracting; an operation completion or service receipt points to external processing.
- Where should the cost be analyzed? Analyze supplier-plus-component cost at the subcontracted material level, or operation cost on the production order for external processing.
| Situation | Recommended model | Reason |
|---|---|---|
| A vendor assembles a finished pump from housings, seals and electronics supplied by your plant | Subcontracting | The supplier returns the complete ordered assembly and consumes provided components |
| A specialist coats a part between your machining and final assembly operations | External processing | Coating is one production-order operation and in-house work resumes afterward |
| A supplier builds an entire configured cabinet while your company sends the wiring kit | Subcontracting | The deliverable is the complete cabinet, not merely a service step |
| An outside laboratory performs a test required before packaging | External processing | The laboratory performs a discrete operation in the production sequence |
A plant can use both models in its overall supply chain. Classify each outsourced requirement separately rather than choosing one model for every vendor: a single supplier might assemble one product under a subcontracting order and perform a test operation under an external-processing step for another product.
What commonly goes wrong, and how do you correct it?
The purchase order is created as a normal item
Symptom: The order lacks component sub-items or the expected material-provided-to-supplier stock. Cause: The item category is not subcontracting, or the source-of-supply and material settings did not select it. Fix: Verify the material’s procurement and special-procurement settings, the source of supply and the purchase-order item category before sending components.

An external operation creates a stock requisition instead of an account-assigned one
Symptom: The requisition is not linked to the production-order operation. Cause: The operation control key does not permit external processing, or the operation lacks required purchasing data. Fix: Correct the routing or control key, maintain the vendor and pricing data, then recreate or reprocess the production order according to your change-control rules.
The wrong BOM components are exploded
Symptom: The subcontracting order contains an obsolete component, wrong alternative or unexpected quantity. Cause: BOM validity, plant assignment, production version or unit-of-measure selection is incorrect. Fix: Check those master-data selections in the same plant and validity period used by MRP, then re-explode or manually correct the order under approved procedures.

Component stock at the supplier does not reconcile
Symptom: The supplier reports usage that differs from the quantity consumed at receipt. Cause: Actual yield, scrap, substitutions or reporting timing differs from the planned BOM. Fix: Reconcile the supplier statement, post authorized over- or under-consumption and keep the special-stock balance aligned with the physical quantity.
The operation is complete but production cannot continue
Symptom: The next in-house operation remains blocked after the vendor finishes. Cause: The required receipt, confirmation or status update was not posted, or the operation was not accepted. Fix: Check the external-processing purchasing document, operation status, confirmation requirements and any quality or release step that must precede the next operation.
How should you test the design before go-live?
- Run a subcontracting scenario from MRP or requisition through item-category selection, component provision, finished-material receipt and consumption adjustment.
- Run an external-processing scenario from routing operation through production-order save, account-assigned requisition, purchasing document, vendor completion and continuation of the next operation.
- Use the actual plant, purchasing organization, valuation area and release planned for production; cross-plant tests can hide master-data and account-determination defects.
- Compare planned and actual component quantities, supplier price, operation cost and inventory balances after each posting.
- Test exception paths: partial delivery, over-consumption, under-consumption, rejected vendor work, changed operation dates and a revised BOM.
- Have production, purchasing, inventory control, finance and—where applicable—quality teams sign off on the document flow and ownership interpretation.
What should finance and operations document?
Document the business boundary in plain language: “vendor returns a finished material” for subcontracting or “vendor performs operation X in production order Y” for external processing. Include the expected purchasing document, component-ownership treatment, receipt event, price source and the team responsible for variance approval.
Also record which settings are release-dependent. A procedure that names a field or transaction without identifying the S/4HANA release can become misleading after an upgrade, even though the underlying distinction between material-level subcontracting and operation-level external processing remains stable.
What is the bottom-line rule for choosing between them?
Choose subcontracting when the supplier is accountable for making the complete ordered material or assembly and your company provides defined components. Choose external processing when the production order remains the controlling object and a vendor performs one discrete operation before later work returns in-house. The model that matches the deliverable boundary will also produce the expected documents, inventory treatment and cost analysis.
FAQ
Can the same vendor be used for both subcontracting and external processing?
Yes. Vendor identity does not determine the SAP model. The material or operation being purchased, its master data and the expected receipt determine whether the requirement should be modeled as subcontracting or external processing.

Is a production version mandatory for every subcontracting order?
No. A production version is relevant when your process relies on automatic BOM and alternative selection. If component determination is manual or otherwise configured, the required master-data objects may differ; validate the plant’s selection logic in a test system.
Why should account numbers not be copied from another SAP plant?
Valuation, account determination, cost elements and release settings can differ by plant and implementation. Two plants can use the same business model while producing different G/L postings, so finance should validate the configured accounts rather than reuse an example from another system.
