Evaluate a late-stage AI startup as both a private security and an operating technology business. A convincing demo, famous backers, or rapidly rising headline revenue is not enough. Before investing, verify the offering, reconstruct revenue and fully loaded AI economics, confirm paid customer outcomes, test the product on representative work, trace data and intellectual-property rights, map model and cloud dependencies, assess governance, and model dilution and downside. The process below produces a repeatable pass, watch, or decline decision rather than a prediction about the AI sector. It is an evidence framework, not individualized financial advice.
What should you verify before studying the startup’s growth story?
Start with the legal identity of the issuer and the exact security being offered. If those facts are unclear, pause the commercial discussion until the offering can be independently described.
Request a complete offering package
Ask for the exact legal issuer name, security type, offering exemption, offering memorandum or equivalent, current capitalization table, prior financing documents, board approvals, use of proceeds, debt schedule, side letters, transfer restrictions, litigation, change-of-control provisions, and tax or regulatory matters. Include all SAFEs, convertible notes, warrants, option-pool commitments, promised grants, and unusual investor rights.
Do these 3 things before closing this tab:
1Repair Windows errors before they cause bigger problems2Scan for outdated or missing drivers - takes under a minute3Clear out junk files and repair common Windows errorsFor a Regulation D offering, the issuer generally must file Form D no later than 15 days after the first sale. That filing is brief and is not a substitute for diligence. The U.S. Securities and Exchange Commission states: Form D does not represent SEC approval or registration.
A private-placement memorandum is also not equivalent to regulator-reviewed disclosure; such documents are not required, are typically not reviewed by a regulator, and may not present risks and opportunities in a balanced way.

Use an evidence-request table
| Area | Documents or evidence to request | Decision use |
|---|---|---|
| Issuer and offering | Certificate or formation records, security terms, exemption, offering memorandum, Form D where applicable | Confirms what is being purchased and which disclosure rules apply |
| Capital structure | Fully diluted cap table, historical rounds, SAFEs, notes, warrants, option pool, side letters | Shows dilution, preference layers, and control rights |
| Financials | Monthly income statements, balance sheets, cash-flow statements, bank evidence, budgets | Reconciles the operating story with cash reality |
| Customers | Contracts, order forms, invoices, collections, renewal records, usage logs | Separates paid production value from pilots and forecasts |
| Technology | Architecture diagrams, evaluation reports, incident logs, model-provider agreements | Tests durability, performance, and dependency risk |
| Rights and security | IP assignments, data licenses, open-source inventory, security reports, insurance | Establishes what the company owns and how exposed it is |
How do you rebuild an AI startup’s financial story?
Reconcile every important metric to underlying contracts, invoices, collections, deployment status, and customer-level records. Treat ARR, bookings, usage, pipeline, and management forecasts as different measurements until the company proves how they connect.
Separate revenue categories
- Paid production: A live deployment with an enforceable payment obligation and evidence of collection.
- Pilots and trials: Evaluation activity that may never convert or may be heavily subsidized.
- Signed but not started: Contracted work with implementation, cancellation, or timing risk.
- Unpaid usage: Consumption that demonstrates interest but creates no revenue.
- Pipeline and forecast: Management expectations, not realized sales.
Request a customer-by-customer bridge from beginning recurring revenue to ending recurring revenue. Tie expansions and contractions to amended orders, and match reported revenue to invoices and cash receipts. Investigate any large gap between bookings and recognized revenue.
Calculate fully loaded AI economics
Compute gross and contribution margin after model inference, cloud infrastructure, data acquisition, storage, monitoring, support, and human-review costs. Include one-time implementation work separately from recurring service delivery. Ask whether variable costs rise faster than customer revenue as usage grows, and whether a model-price increase would erase the claimed margin.
Recommended Free Tools
Rebuild the cash balance, monthly burn, runway, debt obligations, hiring plan, capital expenditures, and financing assumptions. Model the effect of a delayed round, slower collections, a major customer loss, and a sudden increase in inference cost. There is no universal late-stage AI margin or valuation threshold that applies equally to foundation-model companies, application companies, infrastructure vendors, and services-heavy businesses; the company’s cost structure and security terms must be analyzed together.
How do you tell whether AI startup revenue is real?
Verify that customers pay for a production outcome, not merely for access to a demo or an experimental allocation. For every material customer claim, request documentary evidence and permission for a reference conversation.

Evidence to request for each significant account
- Obtain the signed contract or order form, pricing schedule, renewal and termination terms, and any discount or credit arrangement.
- Confirm the deployment date, enabled features, usage records, invoice history, and payment status.
- Ask what workflow existed before deployment and what changed afterward.
- Identify the business owner responsible for renewal and the measurable outcome they report.
- Check whether the customer could reproduce the workflow internally with a general-purpose model or conventional software.
Questions that expose weak traction
- Is usage increasing because the workflow is valuable, or because the contract is subsidized?
- Does the product replace labor, reduce risk, increase revenue, or mainly create novelty?
- How much revenue comes from the largest customers, and what happens if one leaves or delays deployment?
- Are renewals contractual, verbally expected, or absent?
- Do customer references describe repeatable value across accounts or a single exceptional deployment?
Revenue concentration, short-term contracts, unpaid pilots, and usage that does not translate into renewals are not automatically disqualifying. They do require a more conservative forecast and a clear explanation of how the company converts experimentation into durable production demand.
How should you test whether the product actually works?
A screen-share demo is selected evidence. Technical diligence should use representative customer tasks, held-out cases, adversarial and edge cases, a defined baseline, and a written protocol that the company cannot optimize around in advance.
Build a representative evaluation
- Define the workload: Use anonymized or permissioned tasks that reflect the highest-value customer workflow.
- Set a baseline: Compare the system with the current human process, conventional software, or a general model, whichever customers would actually use instead.
- Hold out cases: Keep a test set outside the tuning loop and record its provenance.
- Classify errors: Track incorrect answers, omissions, unsafe outputs, false confidence, abstentions, latency, uptime, and required human review.
- Price the run: Record token, retrieval, storage, compute, reviewer, and monitoring costs for the same workload.
- Repeat after changes: Re-run the protocol when the company changes a model provider, prompt, retrieval system, data pipeline, or safety layer.
Test failure behavior, not just average accuracy
Ask what the system does when it is uncertain, wrong, unavailable, or exposed to malicious input. Require monitoring dashboards, escalation rules, rollback procedures, and incident-response records rather than a single benchmark score. A product that abstains safely and routes difficult cases may be more investable than one with a higher headline score but dangerous overconfidence.

What should you check about data, intellectual property, and security?
Trace ownership and permission for every material input and output: training data, customer data, source code, model weights, prompts, generated outputs, open-source components, and research collaborations.

Establish a clean rights chain
- Confirm employees, contractors, advisers, and collaborators assigned relevant inventions and code to the company.
- Review licenses for training and retrieval data, including restrictions on commercial use, redistribution, and model training.
- Identify whether customer contracts grant rights to retain, train on, or disclose customer data and outputs.
- Inventory open-source components and check license obligations, notices, and model-weight restrictions.
- Determine which capabilities are proprietary, licensed, or replaceable with a third-party service.
Review operational security
Request the security ownership chart, access-control design, vulnerability-management process, incident history, vendor-risk reviews, business-continuity plan, backups, cyber insurance, and customer notification commitments. Ask how quickly the company can revoke credentials, isolate a tenant, restore service, and communicate a model or data incident.
A company that cannot explain what it owns, what it licenses, and what it can replace has a weaker asset base than its product presentation suggests. Pay special attention to regulated customers whose contracts impose audit, residency, retention, or breach-notification requirements.
How do you map model, cloud, and strategic-partner concentration?
List every critical supplier and partner, then quantify what would happen if each relationship became more expensive, unavailable, or competitive.
| Dependency question | Evidence to obtain | Risk signal |
|---|---|---|
| Pricing | Current rates, credits, escalation clauses, minimum commitments | Unit economics depend on temporary discounts or unhedged increases |
| Capacity and service | Capacity reservations, service levels, outage history, support terms | No guaranteed capacity or recovery path during scarcity |
| Data access | Provider rights to prompts, inputs, outputs, telemetry, and logs | Provider can use sensitive data in ways customers prohibit |
| Switching | Migration estimate, portability, retraining needs, fallback provider | Migration would take longer than the company’s cash runway |
| Control | Exclusivity, governance, veto, information, and audit rights | Partner can constrain strategy or obtain sensitive information |
FTC materials on AI partnerships identify computing access, engineering talent, switching costs, governance or oversight rights, exclusivity, competition, and sensitive technical and business information as important issues. A strategic relationship can be a moat and a concentration risk at the same time. Ask what happens if the partner changes pricing, tightens capacity, launches a competing product, or uses the relationship to lock in customers.
As FTC Chair Lina M. Khan put it: As companies rapidly deploy generative AI technologies, enforcers and policymakers must stay vigilant to guard against business strategies that undermine open markets, opportunity, and innovation.

How do you assess management, governance, and claims discipline?
Assess whether the leadership team has delivered comparable products and sales, whether responsibilities are clear, and whether the board can challenge technical, financial, and regulatory assumptions.
Management questions
- Which executives have shipped and sold a comparable product at scale?
- How dependent is the company on one founder, researcher, salesperson, or customer relationship?
- Who owns model risk, security, finance, compliance, and customer escalation?
- What assumptions in the operating plan are least certain, and what evidence would change them?
- How are exceptions, failed launches, and material incidents documented for the board?
Governance and AI claims
Review policies for product claims, privacy, security, model updates, human oversight, incident response, and regulated use cases. Ask who can stop a launch, who approves high-risk claims, and how customer disclosures are updated when model behavior changes. Investor-protection agencies warn that hype, guaranteed-return language, unrealistic claims, and high-pressure tactics are fraud red flags.
For strategically sensitive or dual-use businesses, include investor identity, networks, influence rights, information access, and post-investment monitoring in the diligence plan. Australia’s official Investee Due Diligence Guidance emphasizes pre-investment risk posture, investor assessment, risk management, and ongoing monitoring for startups and critical technologies.

| Scenario | Operating assumptions | Questions for the security |
|---|---|---|
| Downside | Slower growth, customer loss, higher inference costs, delayed financing, down round | Can the company survive, and what value remains after senior preferences? |
| Base | Management plan with independently checked revenue, cost, and runway assumptions | What dilution and preference burden remains if the plan is achieved? |
| Strong outcome | Proposed growth and margin targets are met | Does the security participate fairly after conversion, dilution, and exit costs? |
Also consider the possibility of total loss. SEC guidance highlights transfer restrictions, potentially indefinite holding periods, and whether an investor can afford to lose most or all of the investment. A company can become valuable while a particular security delivers a poor outcome.
How should you compare two attractive AI startups?
Compare evidence quality and security terms, not benchmark scores alone. A company with a weaker model score can be the better investment if it has stronger customer proof, lower dependency risk, better margins, clearer rights, and more investor-protective terms.
| Comparison axis | What to compare |
|---|---|
| Customer durability | Paid production retention, expansion, renewal evidence, and concentration |
| Economics | Gross and contribution margin after AI-variable costs, support, and human review |
| Defensibility | Proprietary data, workflow embedment, switching costs, and substitutes |
| Dependencies | Model-provider, cloud, accelerator, and strategic-partner concentration |
| Rights and risk | Data permissions, IP ownership, security maturity, and regulatory exposure |
| Capital needs | Burn, runway, financing dependence, and path to durable margins |
| Security terms | Valuation, dilution, preferences, control rights, and exit waterfall |

- Revenue cannot be reconciled to contracts, invoices, collections, and production usage.
- The company refuses reasonable customer verification or provides only curated testimonials.
- Management cannot explain model, data, code, or output rights.
- A single model or cloud supplier is critical and no credible fallback exists.
- A demo is treated as proof of production value without a repeatable evaluation.
- Guaranteed-return, urgency, or fear-of-missing-out language replaces disclosure.
- Cap-table complexity, side letters, or preference seniority is hidden or incompletely documented.
- The company requires an optimistic next financing merely to remain solvent.
- Security incidents, regulatory exposure, or customer obligations are minimized rather than documented.
How we picked this diligence sequence
The sequence follows the order in which uncertainty can invalidate later work: establish the issuer and security, reconstruct cash and revenue, verify customer value, test the product, map rights and dependencies, assess governance, and finally price dilution, control, liquidity, and downside. The criteria prioritize documentary evidence, repeatable customer outcomes, fully loaded economics, replaceability, and investor-protective terms.
Frequently Asked Questions
Do I need an independent technical expert for AI startup diligence?
An independent reviewer is useful when the product relies on specialized model architecture, safety claims, regulated workflows, or performance data that the investment team cannot reproduce. Give the reviewer the written protocol, held-out cases, cost assumptions, and provider contracts so the opinion covers reliability and economics rather than demo quality alone.
How long should late-stage AI startup diligence take?
The calendar depends on data-room completeness, customer-reference availability, security review, and the complexity of the capitalization table. Set decision gates instead of an arbitrary number of days: no term approval until issuer identity and security terms are clear, no conviction on growth until revenue is reconciled, and no final approval until downside proceeds are modeled.
What if the startup will not share customer contracts?
Confidentiality is common, but the company can usually provide redacted contracts, order-form excerpts, invoices, collections evidence, usage summaries, and reference calls. If it cannot provide any independent evidence of paid production value, classify the revenue claim as unverified and adjust the decision or valuation accordingly.
What’s actually slowing this PC down?
Pick the symptom - the matching free tool is one click away.
How can an investor monitor an AI startup after closing?
Negotiate periodic reporting on cash runway, customer concentration, inference cost per unit, major model or cloud changes, incidents, and material cap-table events. Information rights are most useful when they specify delivery dates, definitions, and escalation obligations rather than promising only general access.
