Invoice financing turns unpaid business invoices into working capital before your customers pay. A provider typically advances 80–90% of an eligible invoice, then releases the retained balance after payment, minus agreed charges. The two main forms are factoring, where the provider also runs collections and the sales ledger, and invoice discounting, where your business normally keeps control of collections. Selective or spot facilities can fund chosen invoices rather than your whole ledger.

It is not a grant or guaranteed approval. Your real cost depends on the service fee, the discount (interest-like) charge, how long customers take to pay, debtor quality, concentration, and whether you keep the risk of non-payment. The fee ranges below are illustrative UK guidance, not quotations for every country or provider.

How does invoice financing work?

Invoice finance bridges the gap between delivering work to a business customer and receiving its payment. You issue an invoice on normal credit terms, assign or present it to a finance provider, draw an advance, and receive the retained amount only after the customer settles the invoice.

The basic transaction

  1. Invoice the customer. The invoice must represent a genuine B2B sale or completed service and normally have a 30–90 day payment term.
  2. Submit eligible invoices. The provider checks the debtor, payment history, disputes, concentration and contractual terms.
  3. Receive the advance. Advances are commonly up to 80–90% of face value. The unadvanced 10–20% is a reserve, not automatically a provider fee.
  4. Customer pays. In factoring, the provider usually collects directly. With discounting, your business generally collects and pays the provider according to the facility terms.
  5. Reserve is released. Once cleared funds arrive and charges are deducted, the provider releases the remaining balance.

The facility may cover the whole ledger, a defined pool of invoices, or only selected invoices. Selective or spot finance is useful when cash pressure is occasional rather than continuous.

Why the advance is conditional

The provider is lending against expected customer receipts, not buying cash unconditionally. If an invoice is disputed, cancelled, ineligible or unpaid, the provider can reduce the advance, withhold the reserve or require repayment under the agreement. Read the recourse, eligibility and repayment clauses before treating the advance as permanent working capital.

How much does invoice financing cost?

Most facilities have two principal charges: a service or administration fee and a discounting charge that works similarly to interest on the amount drawn. UK guidance gives the following indicative ranges; they are not fixed prices and should not be presented as an APR.

Charge or term Indicative UK range or treatment What changes the amount
Discount or interest charge Typically 2.5–3.5% over the provider’s base rate Base-rate movements, amount drawn and days outstanding
Factoring service charge Typically 0.5–3% of sales Ledger complexity, debtor count, turnover and collection work
Northern Ireland discount About 1.5–3% over base rate Facility structure and provider pricing
Northern Ireland factoring credit-management fee About 0.75–2.5% of turnover Credit-control and administration services
Northern Ireland invoice-discounting fee About 0.2–0.5% of turnover Finance-only structure and internal collections
Non-recourse credit protection (Northern Ireland guidance) About 0.5–2% of turnover Debtor protection scope and exclusions
Reserve Usually 10–20% of invoice value, released after payment Advance policy, dilution and contractual deductions; it is not itself a fee

A slow-paying customer makes the discounting charge accrue for longer on the drawn amount. A headline percentage can therefore understate the effective cost. Ask for arrangement, renewal, minimum-volume, ledger, credit-protection, audit and termination charges, and confirm whether the margin floats when the provider changes its base rate. Pricing also reflects debtor credit quality, debtor concentration, turnover, facility size and recourse terms.

A practical cost calculation

For each invoice, calculate the cash received on day one, the reserve, every percentage and fixed charge, and the number of days the advance remains outstanding. Model the same invoice at 30, 60 and 90 days. The longer scenarios show why a facility with a low service fee can still be expensive when customers routinely pay late. Compare total pounds paid for the facility, not just the largest percentage in the quote.

Am I eligible for invoice financing?

Providers usually want a trading business selling to other businesses on credit terms, with enough records to assess both the invoices and the customers who owe them. Approval is based as much on debtor quality and collectability as on your own turnover.

Typical eligibility checklist

  • B2B customers that buy on agreed credit terms.
  • A trading history and recent management or statutory accounts.
  • A clean, detailed sales ledger showing invoice dates, due dates, disputes, credits and customer concentration.
  • Debtors with acceptable credit quality and a record of paying as agreed.
  • Invoices normally due within 30–90 days.

Traditional facilities may not suit businesses below roughly £300,000 annual turnover, according to British Business Bank guidance. That is not a universal minimum: selective or spot products can fit smaller businesses or occasional funding needs, and each provider sets its own thresholds.

Reasons an invoice may be rejected or discounted

  • The customer is a consumer rather than a business, or the invoice is intercompany.
  • The work is disputed, subject to acceptance, tied to a retention, or likely to be offset by a credit note.
  • The debtor is weak, pays late, or represents an excessive share of the ledger.
  • The payment term is unusually long or the contract restricts assignment of receivables.
  • The invoice has already been pledged to another lender.

Ask the provider to define “eligible invoice” in writing. A facility can look large on paper while advancing little if your largest accounts, disputed jobs or long-dated invoices are excluded.

What is the difference between factoring and invoice discounting?

Factoring outsources credit-control work as well as financing. Invoice discounting is generally finance-only, so your team continues to collect debts; it can be confidential when the provider allows that structure.

Feature Factoring Invoice discounting
Collections Provider manages the ledger and collects from customers Your business keeps collection responsibility
Customer visibility Usually disclosed to customers Often confidential, subject to facility terms
Service fee Usually higher because administration and collections are included Usually lower because your team runs credit control
Best fit Smaller firms or teams needing credit-control support Established firms with reliable internal collections
Main operational risk Customer relationships and recourse exposure if debtors fail Workload for your team and repayment if debtors default

Neither structure removes the need to resolve disputes or maintain accurate records. Factoring can free staff time but requires an agreed collection script and escalation process. Discounting preserves the customer relationship but leaves your business responsible for chasing and reconciling every account.

What happens if a customer does not pay?

The answer depends on whether the facility is recourse or non-recourse. Under recourse, your business remains liable when a customer fails to pay, so the provider can require repayment or set off the amount against future reserves.

Recourse finance

Recourse is common and usually cheaper. If a debtor becomes insolvent, disputes the work, or simply pays outside the permitted period, you bear the shortfall unless another contractual remedy applies. Build a cash buffer for these reversals instead of assuming every advance is permanent.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Non-recourse protection

Non-recourse arrangements transfer specified bad-debt risk to the provider for an additional charge, but they are not blanket insurance. Exclusions can cover commercial disputes, concentration limits, late notification, fraud, or debts outside an approved credit limit. Confirm which event triggers protection, the waiting period, notification duties and any deductible before comparing the premium with the risk it actually covers.

What are the main risks for an MSME?

Invoice finance can smooth cash flow, but it changes who controls collections, what assets secure borrowing and how quickly costs rise when sales slow.

Total-cost risk

Service percentages, discount margins, minimum usage, renewal, audit, legal, ledger and termination charges can combine into a materially higher cost than an advertised headline rate. Request a pounds-and-pence illustration for your own payment pattern and ask whether unused limits still attract fees.

Concentration and dilution risk

A provider may reduce advances when one customer dominates the ledger, when credit notes and returns dilute invoices, or when disputes increase. Track customer concentration monthly and avoid basing payroll on the maximum theoretical advance.

Customer-relationship risk

Factoring contacts customers directly. Before signing, approve the wording used on statements, reminders and escalations, and decide who handles complaints. A poorly managed handover can damage a relationship even when the underlying invoice is valid.

Security and exclusivity risk

Invoices assigned to one facility may not be available as collateral elsewhere. Check all-assets security, personal guarantees, notice requirements, cross-defaults, exclusivity and termination provisions. Confirm how quickly released invoices become available if you refinance.

Credit-check and reporting risk

An application can involve business credit checks that may affect the company’s credit file. Ask which checks are performed, whether they are soft or hard, and what information is shared with third parties.

How should I compare invoice-finance quotes?

Use the same data and payment assumptions for every provider so that a lower-looking percentage does not hide a less useful facility.

  1. Build a 12-month schedule. List invoice value, issue date, due date, actual payment date, customer and any dispute or credit note.
  2. Mark the eligible pool. Separate B2B invoices from consumer, intercompany, disputed, long-dated and heavily concentrated debtors.
  3. Request at least three written quotes. Require the advance rate, service fee, discount margin, reserve release rules, recourse or bad-debt protection and every ancillary charge.
  4. Model three payment speeds. Calculate total cash received and total cost when customers pay in 30, 60 and 90 days, including any base-rate movement stated in the quote.
  5. Review control clauses. Confirm customer notification, data sharing, reporting covenants, audit rights, termination, security and invoice exclusivity.
  6. Recheck after changes. Revisit the facility when turnover, debtor concentration, dispute levels or payment behavior changes.

Questions to put to every provider

  • Which invoices and debtor types are excluded, and how are concentration limits calculated?
  • Is the discount margin variable, and what reference base rate is used?
  • When exactly is the reserve released, and what deductions can delay it?
  • What happens after a debtor becomes late, insolvent or involved in a dispute?
  • Can the facility be confidential, and what customer notices are mandatory?
  • What is the cost of reducing, renewing or terminating the facility?

Is invoice financing suitable for my business?

It is most useful when profitable B2B sales are being held back by predictable payment terms and the ledger contains creditworthy customers. It is less suitable when invoices are frequently disputed, revenue is concentrated in one risky debtor, margins cannot absorb variable charges, or the business lacks the staff to manage a discounting facility.

Situations that may favor it

  • Payroll, stock or supplier bills fall due well before reliable customers pay.
  • Sales are growing and the receivables ledger grows with them.
  • You need credit-control expertise that a small team cannot provide.
  • You need occasional liquidity against selected, high-quality invoices.

Situations requiring caution

  • Customers routinely pay beyond agreed terms or dispute completion and quality.
  • A single debtor supplies most of the invoice value.
  • Your contracts prohibit assignment or require customer consent.
  • Cash flow would fail if one advance were recalled under recourse.

What do UK SME figures show about use and late payment?

UK Department for Business and Trade survey results for 2025 provide context, not a global MSME benchmark. Six percent of SME employers reported using alternative finance, a category that includes factoring and invoice discounting. Forty-four percent said they give customers trade credit. Among those trade-credit-giving employers, 63% considered late payment a problem, equivalent to 28% of all SME employers.

These figures explain why receivables finance exists, but they do not predict approval, pricing or suitability for an individual company. Your debtor ledger and contract terms remain decisive.

Frequently Asked Questions

Can a new business with no trading history use invoice finance?

Approval is harder when there are no accounts or payment records for a provider to assess. A selective or spot facility may be more realistic than a traditional whole-ledger arrangement, but the provider will still examine the customer owing the money and the underlying contract.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Can I finance just one customer or one invoice?

Some selective and spot products are designed for occasional funding and allow chosen invoices rather than the entire ledger. Ask whether selecting invoices triggers different minimum fees, concentration rules or disclosure requirements.

What documents should I prepare before applying?

Prepare recent accounts, management figures, customer contracts, an aged debtor report, invoice copies, credit-note and dispute records, and details of any existing security or borrowing. A consistent ledger that reconciles to your accounting system usually makes eligibility and pricing discussions more efficient.

Does invoice finance replace an overdraft?

It serves a different purpose: borrowing capacity is tied to eligible receivables and generally rises or falls with invoiced sales. An overdraft may provide more general-purpose liquidity, while invoice finance can offer a larger limit against strong trade debtors but with fees and eligibility controls tied to those invoices.
