Evaluate an AI company in three connected passes: determine how durable its revenue is, test whether margins and cash flow improve as it grows, and measure how much bargaining power sits with a few customers or suppliers. Start with the latest 10-K and 10-Q, record the filing date and each metric’s definition, and only then compare peers. Rapid AI sales growth proves that demand exists; it does not prove that the demand is recurring, profitable, or financially self-sustaining.

The process below gives you a repeatable way to separate subscription and repeat usage from project spikes, explain margin changes, quantify dilution and capital needs, and judge whether a large customer can delay orders or force prices lower.

How should I begin evaluating an AI company?

Begin with the company’s newest annual and quarterly filings, not with an investor presentation or an AI-revenue headline. Your first job is to establish the period covered, the reporting currency, the segments included, and the exact definitions used for revenue, margins, cash flow, customers, and non-GAAP adjustments.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  1. Download the latest 10-K and 10-Q and note the filing date and fiscal period.
  2. Read the Business description, Risk Factors, MD&A, financial statements, notes, segment information, revenue-recognition disclosures, legal proceedings, and every non-GAAP reconciliation.
  3. Create a three-to-five-period worksheet for revenue, gross margin, operating income, operating cash flow, free cash flow, capital expenditure, stock-based compensation, share count, and debt.
  4. Map AI products to a reported segment or revenue category. Mark any management claim that cannot be reconciled to a reported number.
  5. List major customers, suppliers, cloud or infrastructure partners, and distribution channels, then record each dependency’s share and contractual context.
  6. Compare peers only after aligning periods, accounting definitions, treatment of stock compensation, and the meaning of free cash flow.
  7. Write a dated conclusion with explicit assumptions, downside cases, and the conditions that would invalidate the thesis.

This sequence keeps a compelling product demonstration from substituting for evidence about economics. It also gives you an audit trail: a later change in customer mix or margins can be compared with what the filing actually said at the time.

What revenue growth is real in an AI company?

Real growth is growth that can be explained by repeatable customer behavior and that produces cash without proportionally larger subsidies, acquisitions, borrowing, or equity issuance. Separate revenue into recurring subscriptions, usage-based consumption, repeat purchases, renewals, one-time projects, installations, consulting, and capacity build-outs before calculating a growth rate.

Classify the revenue stream

  • Subscription: contracted access that renews periodically. Check renewal rates, contract duration, price increases, and cancellation terms.
  • Usage-based: revenue tied to tokens, API calls, compute hours, seats used, or transactions. Inspect whether usage is expanding with customer value or merely reflecting temporary experimentation.
  • Repeat product purchases: hardware or software bought repeatedly by an established customer base. Look for replacement cycles, backlog conversion, and inventory commitments.
  • Project and services revenue: implementation, consulting, custom models, and installations. These can be valuable but are usually less predictable and often carry different margins.
  • Capacity build-outs: large deployments or infrastructure orders that may create a one-time step-up. Determine whether the buyer has committed to follow-on usage.

Read the revenue-recognition note for when control transfers, how variable consideration is estimated, and whether contracts contain performance obligations that defer revenue. A reported increase can be less durable when it comes from milestone billing, an acquisition, or a single deployment rather than renewals and expanding usage.

Put AI growth in the right cohort

Standard Metrics reported Q4 2025 median year-over-year growth of 73% for AI companies versus 39% for non-AI companies in the $1 million–$20 million annualized-revenue cohort. The top-decile figures were 684% and 388%, respectively. For companies above $20 million in annualized revenue, median growth was approximately 27%–30%. These figures describe cohorts, not a forecast for an individual issuer; use them as context and then investigate the company’s mix, starting base, and cash requirements.

$1 million–$20 million annualized revenue, top-decile growth 684% 388% Extreme outliers require customer and contract verification.
Above $20 million annualized revenue, median growth Approximately 27%–30% Not stated Scale usually lowers the percentage growth rate; assess absolute economics.

Check whether management’s AI claim is measurable

Many diversified companies do not report AI revenue as a standalone line. In that case, use segment trends, contract commentary, backlog, customer disclosures, and capacity commentary as imperfect evidence, and label the inference as such. Do not add portions of a broad cloud, software, semiconductor, or services segment and call the result “AI revenue” unless the filing provides a defensible bridge.

How can I tell whether AI growth is durable?

Durability appears when growth is accompanied by retention, expansion, and cash generation rather than by escalating incentives or balance-sheet risk. Build a bridge from the opening period to the closing period and explain every material change.

Questions to answer for each revenue dollar

  • What percentage came from existing customers versus new logos?
  • Are renewals automatic, negotiated, or dependent on a new budget approval?
  • Does usage expand after deployment, and is expansion measured by a consistent definition?
  • How long are contracts, and can customers terminate for convenience?
  • How much revenue is deferred, backlog-based, or contingent on acceptance?
  • Did an acquisition, currency movement, price change, or one-time project inflate the period?

Retention metrics can be useful, but compare their definitions. A net-revenue-retention figure that includes only a selected customer cohort is not directly comparable with one covering all customers. If the company does not disclose retention, use renewal commentary, repeat-order patterns, customer counts, and deferred revenue as partial indicators rather than inventing a rate.

Which margin metrics matter for AI companies?

Track gross margin, operating margin, and free-cash-flow conversion together over several periods. Gross margin shows the economics after direct delivery costs; operating margin includes sales, research, administration, and stock compensation; free-cash-flow conversion tests whether accounting earnings become cash after capital expenditure.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
Metric Calculation What to investigate
Gross margin (Revenue − cost of revenue) ÷ revenue Compute, cloud, data-center, support, inventory, and product-mix effects.
Operating margin Operating income ÷ revenue Sales efficiency, research spending, headcount, stock compensation, and acquisitions.
Free-cash-flow conversion Free cash flow ÷ net income (or ÷ revenue, if stated) Capital expenditure, working capital, customer prepayments, and recurring cash generation.
Dilution Change in diluted shares and equity awards over time Whether stock-based compensation transfers the cost to existing shareholders.

Use reported examples to understand margin movement

Microsoft’s fiscal-2025 annual report recorded $281.724 billion of revenue, $193.893 billion of gross margin, and $128.528 billion of operating income. Microsoft Cloud gross margin percentage decreased to 69% as the company scaled AI infrastructure, even while cloud revenue grew strongly. The lesson is not that 69% is a normal AI margin; it is that infrastructure expansion can pressure margins during a growth phase.

AMD reported 2025 revenue of $34.6 billion, up 34% from 2024, and a 50% gross margin versus 49% in 2024. It also disclosed approximately $440 million of net inventory and related charges associated with U.S. export controls on MI308 GPUs. A one-period charge can distort the reported percentage, so reconcile the charge, show the reported result, and explain any adjusted view without treating the adjustment as permanently irrelevant.

How do compute costs, inventory, and accounting change the margin story?

AI economics are unusually sensitive to infrastructure. Ask whether the company owns data centers, leases capacity, buys cloud services, or relies on a supplier that can change terms. Then identify where the cost appears: cost of revenue, research expense, capital expenditure, inventory, or a combination.

Explain each change instead of averaging it away

  • Product mix: A shift from high-margin software to hardware, implementation, or inference services can lower gross margin even when total revenue rises.
  • Compute and cloud costs: Training and inference demand can increase faster than prices, especially when customers receive introductory credits.
  • Data-center investment: Capitalized equipment does not immediately reduce gross margin, but depreciation and financing affect later periods and cash flow.
  • Inventory charges: Export controls, product transitions, or excess capacity can create write-downs or related charges, as AMD’s MI308 disclosure illustrates.
  • Stock-based compensation: Non-GAAP presentations often exclude it. Add it back for the company’s reconciliation, but also measure the share dilution that remains an economic cost.
  • Sales efficiency: Fast bookings with rapidly rising sales and marketing expense may not scale into attractive operating margins.

Read both GAAP results and the reconciliation to adjusted results. Record every exclusion, including stock compensation, restructuring, acquisition costs, amortization, and one-time legal or inventory items. A peer that excludes more costs can appear more profitable even when its cash economics are weaker.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

How can I tell whether AI growth will turn into cash flow?

Follow operating cash flow and free cash flow through the same periods as revenue and margins. Growth that requires heavy infrastructure spending, customer subsidies, acquisitions, debt, or repeated share issuance may not yet be self-funding.

Build a cash-conversion bridge

  1. Start with net income and add back non-cash items such as depreciation and stock compensation, while noting that stock compensation still dilutes owners.
  2. Adjust for working-capital movements. Large customer prepayments can temporarily boost operating cash flow; rising receivables can consume cash despite reported revenue.
  3. Subtract capital expenditure, including data-center equipment, servers, networking, and facilities. Use the company’s stated free-cash-flow definition and reconcile it to a plain operating-cash-flow-minus-capex view.
  4. Compare free cash flow with revenue, net income, and growth investment for at least three periods.
  5. Identify external funding: debt issuance, convertible securities, equity offerings, supplier financing, or government incentives.

Useful ratios include operating-cash-flow margin, free-cash-flow margin, and free-cash-flow conversion. Interpret a high conversion rate cautiously when it is driven by unusually large customer deposits or a temporary release of working capital. Conversely, a low rate may be rational during a documented infrastructure build-out, but the filing should show a path to utilization and returns.

Is an AI company too dependent on one customer?

There is no universal customer-concentration cutoff. Concentration becomes dangerous when a buyer can delay orders, switch suppliers, build internally, demand lower prices, or dictate product road maps, especially when the seller has fixed infrastructure or inventory commitments.

Read the concentration footnote precisely

Record the customer’s share of revenue, the period (quarter or year), whether the figure is estimated, the affected segment, and whether the customer is direct or reached through a distributor or hyperscaler. A named direct customer may represent only part of the economic exposure if another intermediary controls demand.

Company and period Reported concentration Interpretation questions
NVIDIA, fiscal second quarter 2026 One direct customer represented 23% of total revenue; a second represented 16%. How much demand is ultimately tied to a small number of end users, and can orders be deferred?
Intel, 2025 Its three largest customers represented 43% of net revenue, versus 45% in 2024 and 40% in 2023. Does a customer loss or timing change leave factories, inventory, or capacity underutilized?

NVIDIA’s filing warns: “We have experienced periods where we receive a significant amount of our revenue from a limited number of customers, and this trend may continue.” Treat that statement as a recurring risk, not as a one-quarter anomaly. Intel likewise warns that losing key customers, materially reducing sales, or changes in order timing can reduce revenue, increase volatility, and harm results and financial condition.

Measure bargaining power, not just percentages

  • Can the customer multi-source or qualify a competing chip, model, or platform?
  • Does the customer own the data, distribution, or application that makes switching difficult for the supplier instead?
  • Are contracts take-or-pay, cancellable, capacity-reservation, or purchase-order based?
  • Who bears excess inventory and unused compute if demand changes?
  • Are prices fixed, indexed, volume-discounted, or renegotiable?
  • Does the customer compete with the supplier by developing an internal model, accelerator, or software layer?

What other dependencies can undermine an AI investment?

Customer concentration is only one side of the bargaining-power equation. Map dependencies on hyperscalers, chip foundries, memory and networking suppliers, cloud providers, energy, data licensors, distributors, and financing partners.

For each counterparty, note whether there is a substitute, the time and cost to qualify one, contract termination rights, minimum commitments, geographic exposure, and the effect of a disruption on revenue and gross margin. A company with many customers can still be fragile if nearly all of them access the product through one cloud platform or if one supplier controls a critical component.

How do I compare two AI companies fairly?

Use identical definitions and periods before drawing a conclusion. A higher growth rate can be less attractive if it is project-based, acquired, heavily diluted, or purchased with low-margin capacity.

What should a three-to-five-period investment worksheet contain?

Use one row per quarter or year and keep reported and adjusted figures in separate columns. Include the filing date beside each row so a later restatement or definition change is visible.

  • Revenue by reported segment and, where disclosed, AI-related category.
  • Year-over-year and sequential growth, with acquisitions and currency identified.
  • Gross margin, operating margin, and the stated reasons for each material change.
  • Operating cash flow, capital expenditure, free cash flow, and conversion ratios.
  • Stock-based compensation, diluted shares, and net dilution.
  • Deferred revenue, receivables, inventory, and customer deposits.
  • Customer concentration by name or category, segment, geography, and period.
  • Supplier, cloud, energy, and distributor commitments.
  • Debt maturities, equity issuance, and minimum purchase or capacity obligations.

Write a short note for every inflection point. For example, explain whether a gross-margin decline reflects a new product launch, a capacity ramp, an inventory charge, or a permanent pricing change. This prevents a spreadsheet from hiding the business explanation.

How should I write the investment conclusion and downside case?

Make the conclusion conditional and dated. State what must remain true for the thesis to work, what evidence would disprove it, and which indicators you will check in the next filing.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

State the core assumptions

  • Revenue mix remains sufficiently recurring or repeatable.
  • Retention and expansion offset normal customer losses.
  • Compute, cloud, inventory, and support costs do not rise faster than pricing and usage.
  • Capital expenditure produces enough utilization to support free-cash-flow improvement.
  • No single customer, supplier, or intermediary gains the ability to reset economics.
  • Stock compensation and new financing do not overwhelm per-share growth.

Define invalidation triggers

  • Growth is sustained only by one project, acquisition, or customer.
  • Gross margin falls without a disclosed path to recovery or a durable strategic reason.
  • Operating cash flow trails reported earnings as receivables and inventory build.
  • Free cash flow remains negative after the infrastructure ramp should have matured.
  • A major customer reduces orders, shortens commitments, or begins insourcing.
  • Adjusted profitability improves mainly because exclusions expand or dilution accelerates.

A useful conclusion might say that the company has strong demand but that the investment depends on a specified margin recovery, customer diversification, and cash-flow milestone by a stated reporting date. That is more actionable than calling the stock simply “high growth” or “expensive.”

What mistakes should investors avoid?

  • Using a press-release AI number as reported revenue: Reconcile it to a segment, contract, or recognized revenue line.
  • Comparing unlike margins: Align GAAP versus non-GAAP treatment, stock compensation, amortization, and periods.
  • Ignoring the denominator: Extreme growth from a small base does not establish scalable economics.
  • Treating gross margin as cash flow: Capital expenditure and working capital can absorb cash even when gross margin is high.
  • Assuming concentration is automatically fatal: Analyze contract protections, switching costs, and the customer’s alternatives instead of applying an arbitrary cutoff.
  • Counting only direct customers: Trace indirect exposure through distributors, cloud platforms, and end users.
  • Calling stock compensation free: It is non-cash in the period but can materially dilute shareholders.
  • Projecting one unusual quarter: Investigate inventory charges, export controls, capacity ramps, and customer timing before extrapolating.
  • Relying on stale filings: Revenue mix, concentration, and infrastructure costs can change quickly; refresh the analysis with the newest filing.

The strongest AI-company analysis therefore links three facts: the quality of each revenue dollar, the margin and cash required to deliver it, and the counterparties that can alter the outcome. Keep those links explicit, use dated filing definitions, and make the thesis falsifiable.

Frequently Asked Questions

What is a reasonable customer-concentration percentage for an AI company?

No universal percentage works across business models. A 20% customer may be manageable with long-term, take-or-pay contracts and high switching costs, while a lower share can still be risky when orders are cancellable and the supplier has committed fixed capacity. Judge concentration against contract duration, alternatives, contribution margin, and the cost of losing the account.

Should I use adjusted EBITDA when comparing AI companies?

Use it as a supplementary operating view, not as a replacement for GAAP operating income and cash flow. Reconcile every exclusion, especially stock compensation and recurring infrastructure or restructuring costs, and compare the resulting per-share dilution and capital expenditure.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

How often should an AI investment model be updated?

Update it whenever a new 10-Q, 10-K, or material customer disclosure changes the period, definitions, concentration, or cost structure. Quarterly updates are usually appropriate for fast-changing AI businesses, with an immediate refresh after a major acquisition, export restriction, or capacity commitment.

What if a company will not disclose AI-specific revenue?

Do not manufacture an estimate. Use reported segment growth, contract language, backlog, customer commentary, and capacity data as labeled proxies, assign a confidence level to each inference, and lower the strength of the conclusion when the company cannot separate AI activity from the rest of the segment.
