Bitcoin investing can lose substantial value, and the risks depend on more than the price chart. Bitcoin has no guaranteed return, is more volatile than traditional fiat currencies, and can expose you to custody, platform, fee, hacking and insolvency risks. Buying bitcoin outright in a cash account does not normally create a debt, but margin, futures and other leveraged products can magnify losses and may require additional money.
Your choice of storage changes who controls access to the asset. An exchange is convenient but adds counterparty and operational risk. A personal wallet removes dependence on that exchange but makes you responsible for private keys and recovery material. A spot bitcoin exchange-traded product (ETP) provides brokerage-based price exposure rather than direct control of wallet keys. This FAQ explains those trade-offs for U.S. readers; it is educational information, not individualized investment, tax or legal advice.
Why is bitcoin so volatile?
Bitcoin’s value is set by market supply and demand rather than by a government promise to redeem it. The Commodity Futures Trading Commission (CFTC) says, “Their value is completely derived by market forces of supply and demand, and they are more volatile than traditional fiat currencies.” A large price move can therefore occur without a change in a company’s earnings, a bond coupon or a bank’s deposit guarantee.
Volatility creates both the possibility of rapid gains and the possibility of severe losses. A cash purchase can lose most or all of its value, potentially down to zero. A falling price is not the only danger: the CFTC and other regulators also warn about weak or absent government supervision in much of the cash market, inadequate customer safeguards, flash crashes, manipulation, hacking, phishing and conflicts in which a platform trades from its own account.

Market conditions can also make the price you see different from the price at which your order executes. Thin liquidity, a sudden surge of orders or a platform outage can widen the gap between a quoted price and the completed trade.
Is buying bitcoin different from using leverage?
Yes. In a cash account, you pay for the bitcoin you buy. If the market falls, the value of that holding falls; the loss is generally limited to the amount invested, assuming you have not borrowed or entered another obligation.
Margin, futures, options and other leveraged arrangements are different. Borrowing or posting collateral lets a smaller amount of capital control a larger position, so a modest market move can consume the collateral. The position can be liquidated without your approval at the time you would prefer, and some contracts can leave you owing more than your initial amount. Read the product’s margin, settlement and liquidation terms before placing an order, and avoid leverage you cannot explain in plain language.

There is no universally safest choice. The practical decision is whether you value trading convenience, direct control of keys or brokerage-style exposure. The following table shows the central trade-offs.
| Storage or exposure method | Who controls access? | Useful for | Main risks and limits |
|---|---|---|---|
| Exchange custody | The exchange or its custody providers manage the account and withdrawal process | Convenient buying, selling, fiat funding and frequent transactions | Withdrawal holds, outages, hacking, changing fees, platform failure and uncertain insolvency treatment |
| Personal software wallet | You control the private keys | Direct ownership and on-chain transfers without relying on an exchange for every access decision | Loss or theft of keys, phishing, malware, mistaken addresses and irrecoverable recovery-phrase errors |
| Bitcoin hardware wallet | You control keys held through a dedicated physical device | Separating signing keys from an internet-connected computer or phone | Device, supply-chain, passphrase, backup and signing-process failures; it does not insure the balance |
| Spot bitcoin ETP in a brokerage account | The product’s sponsor, custodian and brokerage structure handle the underlying assets | Brokerage-based price exposure, statements and exchange-listed trading | You own a security rather than coins in your own wallet; sponsor fees, tracking, liquidity, custody and service-provider risks remain |
What are the advantages and risks of leaving bitcoin on an exchange?
An exchange can provide a simple fiat on-ramp, an order interface, account recovery procedures and quick access for people who trade or transfer often. Keeping coins there means you do not have to maintain a wallet or protect a recovery phrase yourself.

The trade-off is that the platform controls or coordinates access. It can delay a withdrawal, change limits, suffer a cyberattack, lose access to a critical service provider or stop operating. FINRA warns that a customer may not get immediate access to holdings or be able to sell when desired. The account agreement may also determine whether you have a claim for specific coins, a general monetary claim or another legal interest if the platform becomes insolvent.
What does self-custody change?
Self-custody means you control the private keys through a wallet rather than asking an exchange to authorize each transfer. That can reduce dependence on a single custodian and lets you broadcast transactions directly to the network.
Do these 3 things before closing this tab:
1Scan for outdated or missing drivers - takes under a minute2Clear out junk files and repair common Windows errors3Fix the driver behind crashes, sound loss and screen glitchesResponsibility moves to you. You must protect the device, wallet software, recovery phrase, any optional passphrase and the process used to approve transactions. A stolen key can allow an irreversible transfer. A lost or destroyed recovery phrase can make the balance inaccessible, and the CFTC cautions that stolen virtual currency may have no assured recourse.
Is a bitcoin hardware wallet safer?
A bitcoin hardware wallet can keep signing keys in a dedicated physical device and reduce exposure to some malware on a general-purpose computer. It is a custody tool, not an investment guarantee. It does not protect you from a falling bitcoin price, a malicious transaction you approve, a compromised recovery phrase, a fraudulent device or poor backup practices.
Buy only through a trustworthy supply chain, verify the device and receiving address on the device’s own screen, keep firmware and wallet software current according to the manufacturer’s instructions, and perform a small test transfer before moving a large balance. Store the recovery phrase offline and never enter it into a website, message or unsolicited support form. A metal seed-phrase backup can improve durability against fire or water, but it is not a substitute for secrecy and access control.

What fees do crypto exchanges charge?
The displayed trading commission is only one possible cost. FINRA states, “You will be charged fees and may not always get the best price for your trade.” Compare the total amount that leaves your bank account with the amount of bitcoin that arrives, and compare the amount you receive when selling.
| Cost to check | How it affects you |
|---|---|
| Trading or commission fee | A stated percentage, flat charge or tiered rate for placing or executing an order |
| Spread and execution price | The difference between buy and sell quotes, plus the price actually filled; a “zero commission” offer can still be expensive |
| Deposit and withdrawal fee | Charges for funding an account or moving dollars or bitcoin out |
| Exchange-rate or conversion markup | An additional cost when dollars are converted through a platform’s quoted rate |
| Network or transaction charge | A fee associated with sending an on-chain transaction, where applicable |
| Other service charges | Account, transfer, staking, borrowing or inactivity charges if the platform offers those services |
| Operational limits | Withdrawal caps, settlement delays or required holds can have a practical cost even when no separate fee is listed |
Before funding an account, read the fee schedule and the withdrawal page, then calculate a complete round trip: deposit, buy, transfer to a personal wallet, sell and withdraw dollars. Fees can vary by payment method, order type, volume, geography and account tier, so a rate shown in an advertisement is not necessarily the rate for your transaction.
Is a spot bitcoin ETP safer than holding bitcoin directly?
A spot bitcoin ETP changes the form of ownership; it does not remove bitcoin-market risk. The Securities and Exchange Commission (SEC) describes crypto-asset ETPs as securities listed and traded on national securities exchanges. You buy shares through a brokerage, while the sponsor and its custodians handle the underlying bitcoin. You do not personally manage the wallet keys and generally cannot withdraw the product’s bitcoin to your own address.
Evaluate an ETP on several separate axes:
- Exposure: the share is designed to track bitcoin’s price, but it is not identical to holding coins.
- Trading access: brokerage trading hours, market liquidity and bid-ask spreads may differ from the underlying bitcoin market.
- Fees: review the sponsor’s expense ratio and other transaction or third-party expenses.
- Tracking and valuation: read how the product determines its reference price and handles creation, redemption and market disruptions.
- Custody and insurance: identify the custodian, service providers and the prospectus disclosures; do not assume an insurance policy covers every loss.
- Fee drag: when expenses are paid from the trust’s bitcoin holdings, the amount of bitcoin represented by each share can decline over time.
An ETP may be operationally simpler for someone who already uses a brokerage and does not want to secure private keys. It is not FDIC-insured merely because it appears in a brokerage account, and its prospectus does not eliminate price, liquidity, sponsor or custody risks.
What happens to my bitcoin if an exchange fails?
A failure can involve frozen withdrawals, unresponsive customer service, a halted market, hacking losses and a bankruptcy claim at the same time. You may be unable to access or sell the holding when you want. Whether customers receive specific coins, cash or a pro-rata recovery depends on the asset, the account contract, custody records, segregation practices and the insolvency rules that apply.

SEC staff gives the key warning: “Non-security crypto assets are not protected by SIPA and may not be protected by any other specific insolvency regime, and customers may be exposed to loss of such assets in the event of an insolvency.” Do not assume that an exchange’s marketing language makes you the owner of segregated coins or guarantees a full recovery.
If a platform becomes distressed, save account statements, transaction IDs, tax records and copies of the governing agreement that you already lawfully possess. Follow instructions from the appointed administrator or court, beware of impersonation scams promising faster withdrawals, and do not send a recovery phrase or private key to anyone claiming to be support. A bankruptcy process can take time and may resolve claims differently from ordinary account withdrawals.
Is bitcoin FDIC insured?
No. FDIC deposit insurance covers qualifying deposits at an insured bank. The FDIC says it does not insure assets issued by non-bank entities such as crypto companies. Bitcoin held by a non-bank crypto platform is therefore not an insured bank deposit.
A dollar balance deserves separate verification. It might receive different treatment if the funds are actually held as an insured deposit at an FDIC-insured bank under a documented arrangement, but that fact does not convert bitcoin into an insured deposit. Check the account agreement and the identity of the insured bank rather than relying on a logo or a generic statement about “protection.”

SIPC protection is limited to covered securities and related cash at an eligible SIPC-member brokerage. A CFTC investor bulletin cites SIPC’s 2023 figures: a maximum advance of $500,000, including up to $250,000 for cash claims. Those limits are not blanket insurance for direct bitcoin held at a crypto exchange.

SEC staff says customer claims involving non-security crypto assets are generally not protected by SIPA. A spot bitcoin ETP is a security with a separate brokerage and product structure, so review its prospectus and the broker’s SIPC disclosures; do not infer that the underlying bitcoin in every arrangement receives the same protection as a stock or cash balance.
What should a beginner check before buying?
Use this sequence to match the product and custody arrangement to your actual objective.
- Define the objective. Decide whether you want direct bitcoin ownership, frequent trading convenience or brokerage-based price exposure. The answer determines whether an exchange, personal wallet or ETP is even the right category.
- Protect your finances first. Keep emergency savings, address high-interest debt and maintain diversification before allocating money to a speculative asset. Do not use funds needed for near-term bills.
- Reject unclear leverage. Avoid margin, futures or borrowing until you understand collateral, liquidation, settlement and the possibility of losses beyond the initial amount.
- Compare total costs. Add commissions, spreads, conversion markups, deposit and withdrawal charges, network fees, service fees and, for ETPs, sponsor and third-party expenses.
- Investigate custody. Read who holds the keys, whether assets are segregated, how withdrawals work, which service providers are involved and what the agreement says about insolvency.
- Start with a small amount. FINRA recommends testing execution, timing, cost, withdrawals and support responsiveness before committing more money. This is a risk-control step, not proof that a platform is safe.
- If self-custody is appropriate, make a recovery plan. Keep the recovery phrase offline, maintain a durable backup, verify addresses and devices, and document how a trusted person could handle the asset after death or incapacity without exposing the phrase online.
- Keep records. Retain confirmations, fees, transfers and cost basis information for your tax records, and review current regulatory and product disclosures because rules and terms can change.
Frequently Asked Questions
Can I lose bitcoin even if the exchange still operates?
Yes. A market decline can reduce the value of bitcoin while the platform remains open. You can also lose access through a compromised account, phishing attack, mistaken transfer or an exchange-imposed withdrawal hold; platform survival is not the same as asset safety.
What is the safest way to share a recovery phrase with an heir?
Do not email or message the phrase. Use a documented estate plan and a controlled, offline access process that reveals the information only to the intended person or professional when the triggering conditions occur; obtain legal advice for your circumstances.
Are bitcoin purchases taxable in the United States?
Buying and holding is generally different from selling, exchanging or spending bitcoin, which can create reportable tax events. Keep transaction dates, dollar values, fees and transfers, and consult current IRS guidance or a tax professional because individual treatment varies.
Can an exchange reverse a bitcoin transaction?
Bitcoin network transfers are generally designed to be irreversible once confirmed. An exchange may be able to freeze an account or delay a withdrawal before broadcast, but it usually cannot simply recall a confirmed payment sent to the wrong address.
