Defence shares are not automatically defensive investments. Before buying, examine how a company depends on government budgets, customers, programmes and contract awards; whether its backlog is funded and profitable; and how well it controls execution, export, supply-chain, cyber, compliance and balance-sheet risks. The same geopolitical event can help one contractor and hurt another because their platforms, contract terms, customers and countries differ.
Defence companies sell into a market shaped by appropriations, procurement priorities, security policy and long programme cycles. Demand can remain strategically important while revenue, margins and cash flow still disappoint. A disciplined review therefore starts with the individual company rather than with a headline such as “defence spending is rising.”
1. Government budgets and procurement decisions
Appropriations are not automatic revenue
Most defence contractors ultimately depend on public budgets. Read the company’s risk factors and segment discussion for exposure to annual authorization and appropriation acts, continuing resolutions, debt-ceiling disputes, supplemental funding, procurement reprioritisation and changes of administration. A budget request is a proposal; an authorization is permission to proceed; an appropriation provides spending authority; and a contract award still may be delayed, reduced or cancelled.

That warning applies differently to each programme. A mature maintenance contract may be relatively visible, while a development programme awaiting a milestone or a new-start platform may be vulnerable to a review.

Check programme and recompete exposure
List the programmes that produce a material share of revenue and identify their next funding decision, option year, milestone, recompete date and principal competitor. A contract can be strategically important yet face a multi-year gap, a quantity reduction or a transition to another design. Compare management’s growth assumptions with the actual timing of the customer’s budget cycle rather than assuming that a favourable security environment removes procurement risk.
2. Customer concentration
Measure dependence by customer, department and programme
Use revenue disclosures to calculate exposure to a single government, ministry, department, prime contractor or programme. Also check whether apparently different contracts are funded by the same agency or rely on the same platform. Concentration magnifies the effect of a delayed payment, policy change, investigation or lost recompete.
Leidos reported approximately 87% of revenue from U.S. government contracts in fiscal 2025, 2024 and 2023, according to its 2026 filing. This is a company-specific figure, not an average for the defence sector. A company with a lower government percentage may still be concentrated in one large commercial customer or one allied country, so inspect the full customer and geography notes.

Assess the quality of non-government revenue
Commercial, civil-government and international sales can diversify a contractor, but only if they are recurring, profitable and not tied to the same procurement cycle. Determine whether non-government revenue is product sales, long-term service work, pass-through activity or a one-off project. Diversification that adds low-margin volume or creates new credit and currency risk may not improve resilience.
3. Contract type and cancellation risk
Understand how costs and profits are shared
Separate the contract types in the notes:
- Cost-plus: the customer reimburses allowable costs and pays a fee. Margin risk is generally lower than on fixed-price work, but fees can depend on performance and audit findings.
- Fixed-price: the contractor commits to a price or price formula. Labour inflation, tariffs, supplier failures, rework and schedule slippage can reduce or eliminate the expected margin.
- Time-and-materials: billing is based on labour rates and materials, subject to ceilings and contract terms. Utilisation and allowable-cost rules matter.
- Indefinite-delivery/indefinite-quantity (IDIQ): the contract sets a framework, but future task orders and quantities may not be guaranteed.
Then distinguish funded work from an unfunded ceiling or an option that has not been exercised. A large contract value can therefore represent opportunity rather than committed revenue.
Model termination and modification provisions
Government customers commonly retain broad change rights. Kratos’s 2025 Form 10-K states that U.S. government clauses may allow the customer to “unilaterally terminate the contract for convenience.” In that situation, payment is generally based on allowable costs incurred, a reasonable profit and transfer of work in process, subject to the contract and applicable rules. That outcome is not equivalent to receiving the remaining headline contract value.
Look for termination-for-convenience, termination-for-default, stop-work, price-adjustment, acceptance and audit provisions. Ask how much inventory, tooling, specialised labour and subcontractor capacity would become stranded after a cancellation. Review prior contract-loss charges and estimate the effect of a 10% cost overrun on fixed-price programmes; the sensitivity is often more informative than the midpoint of management’s guidance.

4. Backlog quality and book-to-bill
Separate awarded, funded and executable backlog
Backlog should be decomposed into work that is contractually awarded, funded in the current budget, expected to convert within a stated period and likely to produce the disclosed margin. Options, IDIQ ceilings, indefinite-delivery capacity and contracts under protest should not be treated as equivalent to funded production orders. Check cancellation rights, customer termination provisions and the percentage expected to be recognised beyond the next twelve months.
Use book-to-bill as context, not a buy signal
Book-to-bill compares orders received with revenue recognised over a period. General Dynamics reported a 1.6-to-1 defence-segment book-to-bill ratio for 2025 in its 2026 annual-report disclosure. That ratio indicates strong order intake relative to that year’s revenue, but it does not guarantee future earnings or cash flow. Investigate whether bookings are low-margin, heavily option-based, dependent on a single programme or accompanied by advance customer funding.
Track backlog conversion against previous company forecasts. A falling conversion rate, rising contract assets, growing inventories or repeated schedule resets can reveal that the order book is not turning into cash as planned.
5. Geopolitical, country and export-control exposure
Demand can rise while delivery becomes harder
A conflict or regional tension may increase demand for some munitions, sensors or maintenance services while delaying other programmes. Governments can redirect funds, impose local-content rules or suspend cooperation. Map revenue, facilities, suppliers, currencies and receivables by country, then identify which sales require export licences, end-user certificates or political approval.

Outbyte Driver Updater FREEFix the driver behind crashes, sound loss and screen glitchesFind Drivers →Outbyte PC Repair FREEClear out junk files and repair common Windows errorsFree Scan →Sanctions, embargoes, export controls, tariffs, countermeasures, shipping disruption and political change can prevent delivery or raise costs. Elbit and other defence-company filings describe these exposures directly; annual reports from major contractors likewise warn that international restrictions can affect orders and operations. A licence denial can turn an apparently awarded order into delayed or unusable backlog.
Check concentration in allies and currencies
International diversification is not automatically safer. A company selling to several allied governments may face different procurement standards, offset obligations, foreign-exchange movements and local-partner risks. Determine whether currency hedges cover forecast transactions, whether contracts permit price adjustment and whether a government can require production or data to remain within its territory.
6. Supply-chain resilience and programme execution
Find the bottlenecks behind the contract
Read disclosures for single-source components, specialised semiconductors, energetic materials, castings, propulsion systems, long-lead electronics, scarce engineers and subcontractor dependence. Ask whether an alternative supplier is qualified, how long requalification takes and who bears the cost of redesign. A contractor can have a full order book but miss delivery milestones because one component is unavailable.

Test the margin and working-capital consequences
Inflation and supply disruption matter most when prices are fixed and escalation clauses are weak. Compare gross-margin trends with labour and material inflation, purchase commitments and inventory provisions. Monitor contract assets, unbilled receivables, inventory days, customer advances and operating cash flow. A sudden working-capital build can indicate production ahead of acceptance, disputed milestones or cost overruns not yet visible in reported profit.

1Fix the driver behind crashes, sound loss and screen glitches2Clear out junk files and repair common Windows errors3Scan for outdated or missing drivers - takes under a minuteReview the history of loss provisions, impairment charges, warranty claims, quality escapes and schedule delays. Repeated “one-time” programme charges are evidence about forecasting discipline, not merely isolated bad luck.
7. Cybersecurity, classified information and operational resilience
Assess more than reported incidents
Check disclosed cyber incidents, material weaknesses, security controls, insurance limits and customer notification requirements. A breach can interrupt production, expose classified or export-controlled data, trigger litigation and damage eligibility for future work even when no immediate revenue loss is reported.
CAE lists cybersecurity as a distinct enterprise risk category. For any contractor, ask how security is governed at board level, whether independent testing is performed, how suppliers are monitored and how quickly critical operations can be restored. Facility clearances, background-screening requirements and segregation of classified networks can increase both cost and execution complexity.
Look for resilience metrics
Useful evidence includes recovery-time objectives, tested backups, incident-response exercises, patching performance, privileged-access controls and the percentage of critical suppliers subject to security assessments. Treat an absence of disclosed incidents as “no incident reported,” not proof that the control environment is perfect.

Review the full compliance perimeter
Search filings for anti-bribery and corruption, procurement-integrity, false-claims, export-control, sanctions, lobbying, accounting, environmental and human-rights matters. Determine whether an investigation is preliminary, settled, under appeal or subject to a reserve. Contract suspension or debarment can affect future awards even if a financial penalty is manageable.
Reputation has operational effects
CAE warns that negative perceptions can affect trust, recruitment and contracts. Defence work relies on cleared employees, government confidence and long customer relationships. Examine turnover in programme leadership, whistle-blower reports, restatements, regulator correspondence and whether the board links incentive pay to quality, ethics and delivery rather than only to bookings.

9. ESG policy and mandate risk
Separate law from investor policy
Defence activity is not automatically prohibited by sustainability regulation. The Financial Conduct Authority stated on June 8, 2026: “Our sustainability rules do not prevent investment in or finance for defence companies.” That statement does not mean every fund, bank or pension can hold every defence issuer.
Read the mandate of the fund, index, lender or platform through which you would invest. Exclusions may cover controversial weapons, civilian harm, nuclear systems, particular countries or a revenue threshold. Other managers may permit ownership but require engagement, voting or enhanced disclosure. A change in policy can affect the potential shareholder base and valuation.
Check disclosure consistency
Compare the company’s weapons, country and supply-chain disclosures with the policy of your investment vehicle. If the company reports a broad defence segment while an index excludes a specific weapon category, the stock may be eligible for one product but excluded from another. Do not infer eligibility from a ticker label alone.
10. Financial quality, balance sheet and valuation
Reconcile profit with cash
Compare organic revenue growth with acquisition-driven growth and compare operating cash flow with reported operating income. Investigate contract assets, receivables, inventories, pension obligations, customer advances, debt maturities and lease commitments. Acquisitions can increase backlog and revenue while adding integration risk, goodwill and leverage.
Review free-cash-flow conversion over several years, not just a strong quarter. A contractor may show accounting profit while cash is absorbed by inventory for a delayed programme or by unfunded pension contributions. Check whether management’s definition of adjusted cash flow excludes recurring restructuring, stock compensation or programme charges.
Stress-test guidance
Build scenarios for a programme delay, a 5% to 10% fixed-price cost overrun, a weaker currency, a lost recompete and a two-quarter customer payment delay. Compare the resulting interest coverage, covenant headroom, dividend capacity and buyback plans with the company’s stated priorities.

Do not pay for perfect execution
Valuation should reflect realistic growth, margins, cash conversion and contract risk. A high multiple may already assume elevated defence budgets, uninterrupted awards, flawless programme execution and stable export access. Compare enterprise value with forward cash flow and backlog conversion, then test what happens if growth reverts toward the company’s pre-surge rate. A cheap multiple can also be a warning if it reflects an unrecognised loss programme, pension deficit or impending recompete.

How to compare two defence stocks
Use the same definitions and reporting periods for each company. A large prime such as Lockheed Martin or General Dynamics may offer scale and diversified programmes but still carry concentration in a major platform. A smaller specialist may grow faster while facing greater customer, liquidity and execution risk. The following framework compares risks without assuming that any category is safer.
| Comparison axis | Questions to answer | Why it matters |
|---|---|---|
| Customer concentration | What percentage comes from the largest government, department, prime and programme? | Concentration magnifies a budget cut, investigation or lost recompete. |
| Country and export exposure | Which sales need licences, local partners or political approval? What currencies and sanctions apply? | Orders may be delayed, cancelled or made more expensive. |
| Programme mix | How much is development, production, maintenance, training, cyber or information technology? | Lifecycle stage determines timing, margin and technical risk. |
| Backlog quality | How much is funded, executable and expected to convert within twelve months? | Headline backlog can include options and unfunded ceilings. |
| Contract-type mix | What share is fixed-price, cost-plus, time-and-materials or IDIQ? | It indicates who absorbs inflation, rework and volume risk. |
| Book-to-bill | Are bookings recurring, profitable and converting, or concentrated in one award? | A high ratio is not a guarantee of earnings or cash. |
| Cash conversion | How do operating cash flow, contract assets, inventory and receivables compare with profit? | Weak conversion can expose execution or billing problems. |
| Balance sheet | What are net debt, pension obligations, lease commitments and covenant limits? | Leverage reduces flexibility when programmes slip. |
| Research and development | Which development costs are funded by customers and which are self-funded? | Self-funded technology can create upside but consumes cash before awards. |
| Cyber and compliance | Are there incidents, control weaknesses, investigations or repeated settlements? | Trust and eligibility for government work can be damaged. |
| Execution record | Does management meet milestones, margin targets and cash guidance? | Past forecast errors are evidence about delivery risk. |
| Valuation | What growth, margin and backlog-conversion assumptions are embedded in the share price? | A good company can still be a poor purchase at an unrealistic price. |
A practical due-diligence workflow
- Define the exposure you are buying. Write down the company’s largest customers, programmes, countries and contract types from the latest annual and quarterly filings.
- Map the funding chain. For each material programme, record the budget authority, current funding status, next option or milestone, recompete date and cancellation rights.
- Rebuild backlog. Separate funded orders, awarded but unfunded work, options, IDIQ ceilings and management pipeline. Estimate the portion expected to convert in one, two and three years.
- Stress contract economics. Apply labour, material, tariff and schedule-overrun scenarios to fixed-price work. Check whether escalation clauses or customer change orders offset those costs.
- Check concentration and diversification. Calculate revenue shares by customer, programme, country and currency. Treat a second contract funded by the same agency as less diversification than the headline count suggests.
- Audit execution evidence. Compare prior guidance with actual revenue, margins, cash flow, loss provisions, inventory and delivery milestones. Note recurring adjustments and “non-recurring” charges.
- Review security and compliance. Read cyber incidents, classified-information controls, export licences, sanctions exposure, investigations, whistle-blower matters and board oversight disclosures.
- Test financial resilience. Model delayed collections, a programme loss and a cost overrun against debt maturities, pensions, covenants, dividends and buybacks.
- Check your own mandate. Confirm that your fund, broker, pension or lender permits the relevant defence activities and countries under its current policy.
- Value the downside as well as the upside. Compare the share price with conservative growth, margin and cash-conversion assumptions. Require a margin of safety when the thesis depends on several favourable events occurring together.
Warning signs that deserve a pause
- Backlog rises mainly because of options or contract ceilings while funded orders and revenue conversion fall.
- Book-to-bill is strong but contract assets, inventory or unbilled receivables grow faster than sales.
- Management repeatedly lowers margin guidance, records programme-loss provisions or blames the same supplier constraint.
- A large fixed-price development programme has unresolved design, testing or acceptance milestones.
- One customer, programme or country supplies a dominant share of revenue without a credible replacement path.
- Export licences, sanctions, local-content rules or political approvals are needed but not yet secured.
- Cyber incidents, classified-data issues, procurement investigations or accounting weaknesses receive limited disclosure.
- Net debt, pension contributions or acquisition spending leave little liquidity if cash conversion weakens.
- The valuation assumes permanently elevated budgets, flawless execution and no recompete loss.
Are defence shares actually safe?
They can have durable demand, but they are not recession-proof, conflict-proof or guaranteed beneficiaries of war. Revenue is mediated by budgets, appropriations, procurement priorities, contract awards and programme timing. Evaluate the issuer’s specific exposure and downside scenarios instead of treating the sector label as a safety rating.
What happens if a defence contract is cancelled?
The result depends on the clause and the stage of work. A termination for convenience may reimburse allowable costs, a reasonable profit and transferred work in process, while a default termination can create disputes, damages or eligibility concerns. Unrecovered tooling, inventory, subcontractor commitments and employee costs can still hurt cash flow. Read the company’s contract-loss and termination disclosures before assuming that backlog is protected.
Are defence stocks ethical or ESG-excluded?
There is no universal answer. The FCA’s June 8, 2026 statement says its sustainability rules do not prevent investment in or finance for defence companies, but individual funds and mandates may exclude certain weapons, countries or revenue levels. Check the current policy of the vehicle you would use and the company’s activity-level disclosures.
Is a high defence backlog a reliable buy signal?
No. Backlog is useful only after you identify what is funded, executable, profitable and convertible into cash. Options, IDIQ ceilings and programmes under review can inflate the headline number. Pair backlog with contract terms, book-to-bill, milestone performance, working capital, balance-sheet capacity and valuation.
Bottom line
The essential question is not whether defence spending is rising; it is whether this company can turn its particular contracts and backlog into profitable cash without being overwhelmed by budget changes, customer concentration, fixed-price overruns, export restrictions, supply failures, cyber incidents or compliance problems. Use the latest filing, test adverse scenarios and compare the share price with conservative assumptions before buying.
