GST compensation was a five-year statutory safeguard for Indian states whose revenue was affected by the introduction of the Goods and Services Tax (GST). Under the Goods and Services Tax (Compensation to States) Act, 2017, the protected-revenue benchmark for each state grew by 14% a year, compounded from that state’s 2015–16 base-year revenue. The transition period ran from 1 July 2017 through June 2022.

The arrangement had three separate parts: a legal formula that set the revenue benchmark, compensation payments when assessed revenue fell below that benchmark, and a compensation cess on specified goods that financed the Compensation Fund. Those parts are often conflated, but they answer different questions. The benchmark determined what a state was entitled to claim; cess collections and, during the pandemic, Centre-arranged borrowing determined how payments were funded.

What is GST compensation?

GST compensation was the Union government’s time-limited transition arrangement for states that surrendered or subsumed several earlier taxes when GST began. States still had to finance routine services, welfare programmes, salaries and capital projects, even though their tax systems and revenue flows were being reorganised. The compensation framework was intended to cushion that change while the new tax settled into operation.

The legal framework was the Goods and Services Tax (Compensation to States) Act, 2017. It took effect with GST on 1 July 2017 and specified a five-year transition period ending in June 2022. It did not create a permanent guarantee that every state’s GST receipts would increase by 14% indefinitely. The 14% figure applied to the protected-revenue calculation during the statutory transition.

What the guarantee covered

For each state, the law used revenue in 2015–16 as the base and increased that benchmark by 14% every year on a compounded basis. If the revenue recognised under the compensation framework was below the protected benchmark for a period, the difference formed the basis for compensation, subject to the Act’s accounting and certification procedures.

What the guarantee did not mean

  • It was not an ongoing promise to replace all future state tax revenue.
  • It did not mean that the Centre would pay 14% growth on every GST component after June 2022.
  • It did not make cess collections and the protected-revenue formula the same thing.

Why states needed a transition safeguard

GST replaced or absorbed a number of central and state levies into a common tax structure. States therefore moved from several familiar tax streams to a system in which revenue was shared through GST mechanisms and collections could vary with consumption, compliance and economic conditions. A state budget could not instantly adjust its expenditure commitments to those changes.

The compensation design gave states a predictable reference point during the first five years. That predictability mattered for budget preparation: governments could estimate whether their GST-related revenue was tracking the statutory benchmark and account for a potential transfer when it was not. It also reduced the risk that a temporary revenue shock would immediately force cuts to public services or investment.

The safeguard was transitional by design. Its end date reflected an assumption that states and the GST system would have had time to adapt. The later debate over cess collection, loans and residual balances is therefore separate from the original question of what states were entitled to during the five-year period.

How the 14% protected-revenue formula worked

The starting point was each state’s 2015–16 revenue as defined for the Act. The benchmark then rose by 14% for each year of the transition, with compounding rather than a one-time addition. In simplified form:

Protected revenue for a period = 2015–16 base revenue × (1.14)n

Why compounding matters

Compounding means that each year’s benchmark built on the previous year’s benchmark. A state was therefore not comparing its receipts with the same fixed 2015–16 amount, nor with a simple 14% addition repeated without regard to earlier increases. The resulting benchmark was intentionally more protective as the transition progressed.

Benchmark versus payment

The formula established a reference amount; it did not itself transfer cash. A payment required a comparison between that benchmark and the revenue accepted for the period. The distinction is important when reading official statements: a state could have a calculated entitlement even if the Compensation Fund temporarily lacked enough cash to pay it immediately.

How compensation cess funded the system

The Centre levied GST compensation cess on specified goods. Those receipts were credited to the GST Compensation Fund, and the fund was used to pay compensation to states. Cess was therefore the financing channel for the statutory arrangement, not the 14% growth formula.

The cash-flow sequence

  1. The protected-revenue benchmark was calculated from the state’s 2015–16 base and the statutory growth rate.
  2. Revenue for the relevant period was determined under the GST compensation process.
  3. The gap, if any, was treated as provisionally admissible compensation, subject to the applicable accounts and certification.
  4. Cess receipts credited to the Compensation Fund were used to make the transfer.

This sequence explains why a shortfall in cess receipts could delay or complicate payment without changing the legal benchmark. It also explains why statements about “cess collected” should not automatically be read as statements about a state’s entitlement.

What changed during the COVID-19 revenue shock?

The pandemic weakened economic activity and reduced cess collections at the same time that states faced extraordinary spending pressures. When money available in the Compensation Fund was insufficient, the Centre arranged borrowing and transferred the proceeds to states on a back-to-back loan basis.

The Ministry of Finance reported that ₹1.1 lakh crore was borrowed in 2020–21 and ₹1.59 lakh crore in 2021–22 for this purpose. These were financing measures to bridge the timing and collection gap; they were not a revision of the 14% benchmark.

The 31 May 2022 release

On 31 May 2022, the Ministry of Finance said it released ₹86,912 crore to states. At that point, only about ₹25,000 crore was available in the Compensation Fund. The ministry said the balance was advanced from Central resources pending receipt of further cess. The figures describe the funding position and the release on that date, not a permanent change to the compensation formula.

How much was paid by the end of the statutory period?

In its 31 May 2022 release, the Ministry of Finance said the entire amount of provisionally admissible GST compensation payable through that date had been released, including dues for April and May 2022. A later GST Council status note reported that provisionally admissible compensation through 30 June 2022 had been paid to all states.

“Provisionally admissible” is an important qualification. Final state-wise figures can depend on closing accounts, reconciliations and certification where required. A statement that provisional compensation through June 2022 was paid should not be treated as proof that every later account, loan or interest item had been finally reconciled.

What happened to cess collections after June 2022?

The end of the five-year entitlement period did not instantly end every financial obligation associated with the Compensation Fund. Cess receipts continued to be tracked because they were needed to meet back-to-back loan obligations and settle the account.

The GST Council’s status agenda reported net compensation-cess collections of ₹7,61,215 crore from July 2017 through July 2024. The same agenda projected collections through March 2026, including an estimated ₹1,67,250 crore for financial year 2025–26 based on an assumed growth rate. The FY 2025–26 figure is a forecast in the agenda, not a realised collection.

Why collection totals are not state entitlements

A cumulative cess number shows how much money entered the financing pool over a period. It does not, by itself, show how much each state was owed, how much had already been paid, or how much remained after borrowing costs and other obligations. Those questions require the compensation calculations and the Compensation Fund accounts.

What did the GST Council estimate about the account balance?

Minutes of the 54th GST Council meeting recorded an estimated shortfall of ₹1,31,000 crore in the compensation account as of March 2025. The presentation said that estimate took account of projected compensation, back-to-back loan obligations, interest and other items.

The same presentation estimated a surplus of roughly ₹40,536 crore by March 2026 if revenue grew by 10% in financial year 2025–26. Both numbers are scenario-dependent official projections. They are not audited final outcomes, and the second figure depends on the stated growth assumption and the treatment of the obligations included in the presentation.

How to read the projections

  • Shortfall: an estimate that expected obligations exceeded the resources counted in the account at the stated date.
  • Surplus: a projected balance after the listed obligations under the assumed revenue scenario.
  • Neither figure: a final state-by-state settlement or a guarantee that the projection would occur.

What does March 2026 mean for compensation cess?

The original Act set the transition framework for five years. At the 53rd GST Council meeting, the chair stated that compensation cess could not be collected under the 2017 Compensation to States Act after March 2026, while the Council could devise a mechanism to collect cess. The minutes record the statement as follows:

“while post March 2026, Compensation cess could not be collected based on the Compensation to States Act, 2017, the Council had the prerogative to devise some mechanism to collect cess.”

This establishes a legal and policy boundary, not the final answer to what happened afterward. The 55th Council agenda recorded a Group of Ministers recommendation to keep cess at then-current rates through 31 March 2026 and to divide any surplus remaining after back-to-back loan obligations equally between the Centre and states. It also said the group needed more time to examine arrangements after cess abolition, including constitutional, legal, operational and state-revenue effects.

The official material described here does not establish the eventual post-March 2026 policy decision or a final audited balance. Any current account of what happened after that date should therefore rely on a later Council decision, Finance Ministry statement or legal instrument rather than treating a recommendation or projection as settled policy.

Three issues state finance departments must keep separate

1. Legal entitlement

This is the amount produced by applying the statutory benchmark and the accepted revenue figures for the relevant period. It belongs to the five-year transition framework and is subject to the Act’s procedures.

2. Payment timing

A state may have provisionally admissible compensation recorded while the cash transfer is affected by the timing of cess receipts, account closing or certification. The May 2022 release illustrates how the Centre could advance resources when the fund itself was short of cash.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

3. Financing and settlement

Borrowing, interest and the later use of cess receipts concern how the system was financed and closed out. They should not be mistaken for a new state revenue guarantee or for evidence that the protected benchmark continued after June 2022.

Timeline of the GST compensation arrangement

Date or period Event Why it matters
2015–16 Base year for each state’s protected revenue The 14% compounded benchmark starts from this state-specific base.
1 July 2017 GST and the Compensation to States Act framework begin The five-year statutory transition starts.
2020–21 ₹1.1 lakh crore borrowed, according to the Ministry of Finance Borrowing bridged a pandemic-era cess-collection shortfall.
2021–22 ₹1.59 lakh crore borrowed, according to the Ministry of Finance Back-to-back financing continued as the shock persisted.
31 May 2022 ₹86,912 crore released; about ₹25,000 crore was then available in the fund The Centre said it advanced the balance from Central resources pending cess receipts.
30 June 2022 End of the five-year compensation period The GST Council later said provisionally admissible compensation through this date had been paid.
July 2017–July 2024 ₹7,61,215 crore net cess collected, as reported by the GST Council A cumulative financing figure, not a state-by-state entitlement.
March 2025 ₹1,31,000 crore estimated account shortfall An official projection including loans, interest and other items; not an audited result.
March 2026 ₹40,536 crore projected surplus under 10% FY 2025–26 growth A scenario estimate, not a final balance.
After March 2026 Future cess mechanism and settlement remain policy questions in the cited record Later official decisions are needed to establish the outcome.

Why the distinction matters for state budgets

During the transition, finance departments could use the protected benchmark as a planning reference and monitor whether GST receipts were producing a compensation claim. When the pandemic disrupted collections, they also had to distinguish a promised or provisionally admitted transfer from the date on which cash actually arrived.

After June 2022, the planning problem changed. States could no longer treat the statutory 14% benchmark as a continuing revenue floor. Instead, they had to consider their underlying GST receipts, the end of the transition entitlement, and any consequences of decisions about cess, borrowing and residual balances. A projected surplus in the Compensation Fund would not automatically become unrestricted state revenue; its use would depend on the applicable Council decisions and settlement rules.

The practical answer in one sentence

GST compensation was a five-year, 14%-compounded revenue-protection formula for states during the GST transition, funded by a dedicated cess and supplemented by Centre-arranged borrowing when the pandemic depleted available cash; payments through June 2022 were reported as provisionally settled, while the final post-March 2026 policy and audited account outcome require later official confirmation.
