Credit risk is the possibility that a borrower or counterparty fails to perform as promised—and the resulting loss in income, principal, or market value. For investors, measuring it requires more than reading a rating. You need to understand the security’s legal claim, test the issuer’s ability to repay, interpret its credit spread, and estimate potential loss with probability of default (PD), loss given default (LGD), and exposure at default (EAD).
The practical objective is not to predict a single default date. It is to identify how an investment could lose value, estimate the size and likelihood of that loss, and determine whether the return compensates you for the risk.
What credit risk means in an investment
The Federal Reserve defines credit risk as “the potential that a borrower or counterparty will fail to perform on an obligation.” For a bondholder, non-performance can mean a missed coupon, delayed principal, a restructuring, or a default. Even if every payment is ultimately made, a downgrade, covenant breach, or deterioration in the issuer’s finances can push the bond’s market price down before maturity.

- Default and payment risk: the issuer or counterparty does not pay interest, principal, collateral, or another contractual amount on time.
- Credit-quality and valuation risk: investors perceive a greater chance of loss, demand a higher yield, and reprice the security—even while payments continue.
Investor.gov describes corporate-bond default risk as the chance that a company will fail to make timely interest or principal payments. A bond rating is an estimate of relative credit risk, not a guarantee, and agencies can revise ratings or outlooks as conditions change.

Where investors encounter credit risk
Corporate and sovereign bonds
A bond’s credit risk depends on the issuer’s repayment capacity and on the legal terms of the obligation. Two bonds issued by the same company can have different risks if one is secured, senior, shorter-dated, or protected by stronger covenants. Sovereign bonds add political, fiscal, currency, and transfer risks; a government that can print the borrowing currency may still impose restructuring, capital controls, or delayed payments.
Loans, private credit, and structured products
Loans and private-credit instruments can expose investors to borrower default, covenant violations, and uncertain recovery values. In a securitization, the relevant credit risk may sit in the underlying assets, the transaction’s tranche structure, or a support provider. Examine who absorbs losses first and how cash flows change when defaults rise.
Derivatives and other counterparties
A swap, forward, option, or securities-financing trade creates bilateral counterparty exposure. The amount at risk can change with market prices, collateral calls, netting agreements, and the counterparty’s ability to perform. A trade that is in the money today can become a much larger exposure during a stressed market.

The information you need before measuring a bond
Begin with the obligation itself, not the issuer’s name or rating. Record the following terms:
- Issuer and legal entity, including any guarantor.
- Seniority: senior, subordinated, preferred, or structurally junior.
- Secured or unsecured status and the collateral pledged.
- Face value, coupon, payment frequency, maturity, and amortization.
- Callable, puttable, convertible, or extendable features.
- Financial, incurrence, maintenance, and negative-pledge covenants.
- Governing law, jurisdiction, and the forum for enforcement.
- Guarantees, subordination agreements, and cross-default provisions.
These details determine both exposure at default and the assets available for recovery. A high coupon does not compensate for a weak legal claim if the issuer fails.
Step-by-step: measuring credit risk for an individual issuer or bond
1. Use ratings as a starting screen
Collect ratings from the agencies that cover the issue, along with the outlook, watch status, and rating history. Track upgrades, downgrades, and “fallen-angel” risk—the possibility that an investment-grade issuer is cut into speculative-grade territory. A transition from one rating category to another can force selling by mandates that restrict eligible holdings, increasing price pressure.

Ratings are useful because they provide a standardized language, but they are not interchangeable measures of default probability. Investor.gov cautions that rating performance is not necessarily comparable across sectors or economic environments. Agencies may also differ in whether a rating emphasizes the likelihood of default or expected loss after considering recovery. Treat a rating as an initial filter, then perform your own analysis.
2. Analyze the issuer’s repayment capacity
Read the latest financial statements, debt documents, and management disclosures. Focus on the cash that can service debt, not only accounting earnings.
- Leverage: debt relative to assets, equity, earnings, or cash flow.
- Interest coverage: operating income or cash flow compared with interest expense.
- Free cash flow: cash remaining after operating needs and capital expenditure.
- Liquidity: cash, committed facilities, unrestricted investments, and access to markets.
- Debt maturity profile: principal due in the next 12 to 36 months and refinancing concentration.
- Profitability and margins: whether the business can absorb weaker prices, volumes, or costs.
- Operating risks: customer concentration, regulation, supply chains, litigation, and commodity exposure.
- Financial-market risks: floating-rate debt, foreign-exchange mismatches, and dependence on asset sales.
Compare these measures with same-industry peers and with the issuer’s own history. Then test downside assumptions: lower revenue, narrower margins, higher interest rates, unfavorable exchange rates, or a delayed refinancing. A company can look comfortable under its base case but fail when two moderate stresses occur together.
3. Read covenants and structural protections
Covenants can limit additional borrowing, asset sales, dividends, or payments to junior creditors. Determine whether they are maintenance covenants, which are tested regularly, or incurrence covenants, which apply only after a transaction. Check baskets and exceptions: apparently strong protection may be diluted by generous carve-outs. Identify whether collateral is first-lien, shared, pledged to another entity, or difficult to enforce in the relevant jurisdiction.
4. Measure the market’s credit spread
The Bank for International Settlements defines a risky-bond spread as the difference between that bond’s yield and the yield of a risk-free bond in the same currency with a similar time to maturity. In practice, use a maturity-matched government or swap curve and adjust for embedded options when necessary.

For an illustrative bond yielding 6.20% when a comparable risk-free instrument yields 4.00%, the simple spread is 2.20 percentage points, or 220 basis points. Compare the spread with:

- the issuer’s own history;
- similar issuers in the same sector and rating category;
- different maturities in the issuer’s curve; and
- the bond’s option-adjusted spread when calls or puts materially affect value.
A widening spread usually means investors demand more compensation for perceived default, recovery, liquidity, or risk-appetite concerns. It is a warning signal, not a direct default probability. BIS notes that spreads include risk and liquidity premia as well as credit compensation. A market-wide sell-off can widen spreads for healthy issuers, while an illiquid bond can show a misleadingly large spread because the quoted price is stale or difficult to trade.
5. Estimate expected credit loss
The Federal Reserve’s 2022 supervisory-model descriptions express expected loss as:
Loss(t) = PD(t) × LGD(t) × EAD(t)
The three components answer different questions:
- Probability of default (PD): the chance that the borrower defaults over a stated horizon under a stated definition of default.
- Loss given default (LGD): the percentage of exposure not recovered after default, including the effect of collateral, seniority, guarantees, restructuring, and recovery costs.
- Exposure at default (EAD): the amount outstanding when default occurs. For revolving facilities or derivatives, EAD can exceed today’s drawn amount because future drawings or market movements increase exposure.
Always state the horizon—such as one year, the remaining maturity, or a lifetime estimate—and define default. A payment more than 90 days late, a bankruptcy filing, and a distressed exchange can produce different PD estimates. Expected loss is a probability-weighted estimate, not a forecast of the exact amount you will lose in one scenario.

Probability of default (PD)
Possible inputs include historical default rates for rating cohorts, internal scorecards, market-implied measures from bond or credit-default-swap prices, and structural models based on asset value and liabilities. Historical cohorts are transparent but can be backward-looking. Market-implied PD is timely but embeds liquidity, risk aversion, and recovery assumptions. Structural models require assumptions about volatility, capital structure, and default triggers.
Use point-in-time PDs when you need current sensitivity to the economic cycle; use through-the-cycle estimates when comparing credit quality across a full cycle. Do not mix horizons or definitions without recalibrating the result.
Loss given default (LGD)
LGD should reflect the security’s place in the capital structure and the assets supporting repayment. Senior secured debt may recover more than unsecured or subordinated debt, but collateral values can fall in a downturn and enforcement can take time. Incorporate guarantees, liens, legal costs, bankruptcy priority, and the timing of recoveries. A recovery assumption based on historical averages may be inappropriate for an issuer with unusually concentrated or hard-to-sell assets.

Exposure at default (EAD)
For a plain, bullet bond, EAD is generally close to principal plus accrued amounts at default, subject to the instrument’s terms. For an amortizing loan, model the scheduled balance. For a revolving commitment, include expected future draws; for derivatives, include current replacement cost and potential future exposure. Netting and collateral can reduce EAD only when the legal agreements are enforceable in the relevant jurisdictions.
Are credit ratings enough?
No. Ratings can lag rapidly changing conditions, differ in methodology, and fail to capture a bond’s exact covenant package or liquidity. They also describe relative credit quality rather than the price you should pay. Two bonds with the same rating can offer different expected returns because their spreads, maturities, seniority, and recovery prospects differ.
Use ratings for screening and communication, then combine them with financial analysis, legal-document review, market pricing, and a quantified loss estimate. A rating downgrade is important, but a deteriorating cash position or refinancing wall may be visible in filings and spreads before an agency acts.
Measuring credit risk across a portfolio
Map concentrations
Aggregate exposure by issuer, parent group, sector, geography, sovereign, currency, rating, maturity, and seniority. Look through funds and structured products where possible. Several apparently different securities may depend on the same company, supplier, sovereign, or guarantor.
Track migration and spread sensitivity
Monitor upgrades, downgrades, outlook changes, watchlists, and the share of holdings below investment grade or in distressed territory. Measure spread duration—the approximate percentage price change for a one-percentage-point change in spread. A portfolio with modest default expectations can still experience a large mark-to-market loss if it has long spread duration and spreads widen sharply.
Do these 3 things before closing this tab:
1Repair Windows errors before they cause bigger problems2Scan for outdated or missing drivers - takes under a minute3Clear out junk files and repair common Windows errorsCalculate portfolio expected loss
Apply PD × LGD × EAD to each material exposure and aggregate the results, taking care not to double-count guarantees or netting. Expected loss alone is insufficient: correlated defaults can make realized losses far larger than the average estimate.

Run adverse scenarios
Test recession, unemployment, higher interest rates, falling commodity prices, currency depreciation, and sovereign stress. Combine macro shocks with issuer-specific assumptions such as lower revenue, margin compression, reduced collateral values, and closed refinancing markets. Review both economic loss and liquidity: a portfolio may withstand ultimate defaults but face forced sales after a temporary spread shock.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.Counterparty credit-risk measurement
For derivatives and other bilateral contracts, measure more than today’s mark-to-market value:
- Current exposure: the positive replacement cost after legally enforceable netting.
- Potential future exposure: a modeled increase in exposure over the remaining term.
- Collateral: amount, eligibility, haircut, margin frequency, and time needed to liquidate.
- Netting and close-out: whether agreements work across products and jurisdictions after default.
- Stressed exposure: exposure under large market moves, volatility spikes, or collateral disputes.
- Tail loss: a high-confidence loss measure for extreme but plausible outcomes.
Federal Reserve counterparty guidance recommends multiple metrics, current market spreads where available, name-specific rather than only broad-category spreads, and explicit stressed-exposure analysis. A counterparty that appears safe using average exposure can become material when market moves and default timing coincide.
Which measurement method should you use?
| Method | Primary question | Strengths | Limitations |
|---|---|---|---|
| Credit ratings | How does this obligation rank relative to others? | Standardized, accessible, and useful for screening and mandates. | Can lag events; methodologies differ; not a price or guarantee. |
| Fundamental ratios | Can the issuer generate enough cash to repay? | Explains leverage, liquidity, coverage, and refinancing drivers. | Requires judgment; accounting data can be stale or adjusted. |
| Credit spreads | What premium does the market currently demand? | Timely and forward-looking; reflects changing risk appetite. | Mixes default, recovery, liquidity, and risk premia; can be distorted by thin trading. |
| PD/LGD/EAD models | What probability-weighted loss is expected? | Decomposable, scenario-friendly, and suitable for portfolio aggregation. | Highly dependent on calibration, assumptions, horizon, and default definition. |
The methods answer different questions. Use them together rather than selecting a single “best” metric.
A practical monitoring routine
- Keep a security-level inventory of legal terms, ratings, maturities, covenants, and collateral.
- Update issuer liquidity, leverage, coverage, free cash flow, and refinancing needs when new filings arrive.
- Record rating actions, outlook changes, spread moves, and unusual trading liquidity.
- Recalculate PD, LGD, and EAD when the issuer, instrument terms, or macro outlook changes.
- Review concentration, migration, spread duration, and counterparty limits at portfolio level.
- Run downside scenarios and document which assumptions drive the largest loss.
- Set escalation triggers—for example, a covenant breach, rapid spread widening, liquidity falling below a minimum, or a downgrade into a restricted category.
Common mistakes and how to avoid them
- Treating a rating as a guarantee: verify the issuer’s current finances and the issue’s legal protections.
- Reading a spread as pure default probability: separate credit, recovery, liquidity, and risk-appetite effects.
- Ignoring maturity: a solvent issuer can still face a refinancing crisis when several large maturities cluster.
- Using one recovery rate for every bond: model seniority, collateral, guarantees, jurisdiction, and stressed asset values.
- Measuring only current derivative exposure: include potential future and stressed exposure.
- Missing hidden concentration: consolidate subsidiaries, guarantors, funds, sectors, and common sovereign drivers.
- Confusing mark-to-market loss with default loss: spreads can widen and prices fall even when contractual payments continue.
- Failing to define default and horizon: PD estimates are not comparable when their event definitions or time periods differ.
Bottom line
Credit risk analysis starts with the obligation’s legal claim, tests the issuer’s capacity to pay, and then checks whether market pricing and modeled loss are consistent with the return offered. Ratings provide a useful common language, while spreads provide a timely but noisy market signal. A disciplined investor combines both with PD, LGD, EAD, concentration analysis, and stress testing—and treats every result as assumption-dependent rather than definitive.
Frequently Asked Questions
What does a widening credit spread mean for a bond I already own?
It usually means the market now demands more yield for perceived credit, liquidity, or risk-appetite concerns, so the bond’s price generally falls. The move does not prove that default is imminent; compare it with the issuer’s fundamentals and market-wide spread changes.
Can expected credit loss be zero for an investment-grade bond?
Not realistically. Investment-grade status implies relatively low expected credit risk, not no risk. A nonzero PD, possible recovery shortfall, and changing exposure produce a positive expected-loss estimate unless your model explicitly sets one component to zero.
