Wage hikes reduce an IT services company’s profit margin when compensation cost per delivered hour rises faster than client billing rates, utilization, productivity or delivery-location savings. The effect is immediate on work priced at fixed rates, while contracts with timely repricing or cost-of-living adjustments (COLAs) can pass some inflation to clients. Attrition can make the damage larger by adding recruiting, training and unproductive bench time.

The basic economics: margin is earned on each delivered unit

An IT services firm sells labor and related delivery capacity. Its contribution margin per billable hour, project day or other unit can be represented as:

Contribution margin per billable unit = client billing rate − salary − benefits − payroll taxes − subcontractor cost − delivery overhead

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

A salary increase raises delivery cost as soon as the new pay rate takes effect. Margin percentage then depends on what happens to the other variables: the provider may raise the rate, bill more of its paid capacity, deliver work faster, reduce non-labor cost, or move suitable work to a lower-cost location.

“Wage inflation” is narrower than total labor-cost inflation. Benefits, payroll taxes, retention bonuses, recruiting fees, training, overtime and paid-but-unbilled bench time can all rise at the same time. A firm that models only base salary can therefore understate the effect on gross and operating profit.

How a pay increase flows through the income statement

Gross margin takes the first hit

Engineers, consultants, service-desk agents and other personnel who deliver contracted work are normally recorded in cost of revenue. If their pay rises while the client rate and billable hours stay constant, gross profit falls. The percentage decline is not equal to the salary percentage increase because labor is only one part of revenue and because utilization changes the amount of cost recovered.

Operating margin can fall further

Recruiting teams, sales staff, project managers and corporate employees are often recorded in operating expenses rather than cost of revenue. Hiring to replace leavers, onboarding new staff and paying retention incentives can therefore depress operating margin even after gross margin has stabilized. Gross margin and operating margin should be analyzed separately rather than treated as interchangeable.

A simple illustration

Suppose a consultant is paid $70,000 a year and the fully loaded annual cost, including benefits and payroll taxes, is $84,000. If the salary rises 8% and the associated load rises proportionally, loaded cost becomes about $90,720. At 1,600 billable hours and a $100 hourly rate, revenue is $160,000. Loaded labor cost rises from $52.50 to $56.70 per billable hour, cutting contribution before overhead by $4.20 per hour. If only 1,280 hours are billed because utilization is 80%, the same annual cost is spread over fewer revenue-producing hours, so the margin impact is larger than the headline pay increase suggests.

This example is a decision framework, not a universal wage-to-margin elasticity. Actual sensitivity depends on contract terms, staffing mix, geography, utilization and the cost structure of each company.

Why utilization determines how much wage inflation hurts

Utilization is the share of available paid capacity that is billed to clients:

Utilization = billable hours ÷ available paid hours

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

When utilization rises, the company recovers the same annual compensation over more billable units. That can offset part of a wage increase without changing the client rate. When utilization falls, bench cost is spread over fewer revenue-producing hours and the margin squeeze accelerates.

Evidence from reported companies

Infosys reported fiscal 2024 utilization of 80.7% including trainees and 82.2% excluding trainees. About 53% of its revenue came from fixed-price contracts. Those figures show why both capacity management and contract structure matter: a four-point utilization difference changes the amount of paid labor that earns revenue, while a large fixed-price book limits immediate repricing.

An IT staffing and data-analytics issuer reported gross margin of 27.9% in 2024, up from 25.4% in 2023. Its IT-staffing gross margin rose to 23.2% from 21.6%. The filing attributed the improvement to higher utilization and delivery efficiencies, illustrating that operational gains can outweigh normal compensation pressure in a particular period.

TTEC reported capacity utilization of 70% in 2024, down from 76% in 2023. Its operating income moved to negative $173.5 million, or negative 7.9% of revenue, from positive $118.0 million, or 4.8%, in 2023. Utilization was not the only factor, but the figures demonstrate how a lower billed-capacity ratio can magnify labor-cost pressure.

Practical utilization levers

  • Match hiring starts to signed backlog and realistic project start dates.
  • Redeploy people from finished projects before hiring externally.
  • Track bench days by skill, level and location instead of relying only on company-wide averages.
  • Improve scheduling, time capture and change-order discipline so delivered work is actually invoiced.
  • Use training during unavoidable bench periods, but measure the resulting certification or deployment benefit.

Contract type determines pass-through speed

Contract type Wage-hike exposure What protects margin
Time and materials Usually lower if new rates can be applied quickly; existing rate cards may still lag. Rate-card resets, notice periods, minimum billable hours and accurate time capture.
Fixed-price project High until the project is repriced or completed; the provider bears overruns. Contingency in the original estimate, change orders, productivity gains and disciplined scope control.
Managed service or outsourcing agreement Depends on term, indexation and service-level commitments; long periods can create a timing gap. COLA or inflation-sharing clauses, periodic benchmarking and clearly defined pass-through costs.
Staff augmentation Often moderate because rates can be reset at renewal, but client budgets may delay acceptance. Renewal repricing, scarce-skill premiums and transparent cost justification.

Fixed-price work is especially exposed because employee costs can rise months before the client price changes. Long-term outsourcing contracts create a similar timing risk when an indexation clause is absent, capped or triggered only on an annual anniversary.

Cost-of-living adjustments

COLA clauses tie some rate increases to an agreed inflation index, wage index or scheduled percentage. They do not automatically recover every cost: the clause may exclude certain staff, contain a cap, apply only after a threshold or take effect with a delay. Computacenter reported that COLA clauses in managed-services contracts enabled rate-card increases and supported margin performance as the year progressed. The lesson is contractual, not universal: indexation works only to the extent that the wording, index and timing match the cost increase.

Why pass-through can still fail

Clients may reject a proposed increase, defer it to a renewal, reduce scope or run a competitive bid. A provider also may be unable to prove which costs are covered by the clause. TTEC’s filing states: “When compensation levels of our employees increase, we may not be able to pass on increased costs to our clients or do so on a timely basis, which tends to depress our operating profit margins if we cannot generate sufficient offsetting productivity gains.”

Delivery geography and employee mix change the sensitivity

Two firms with the same average pay increase can have different margin outcomes because their workforces are distributed differently.

  • Onshore versus nearshore/offshore: Moving suitable work to lower-salary locations can reduce cost per billable unit, provided quality, security, language, time-zone coverage and transition costs are acceptable.
  • Seniority: A hike concentrated among scarce senior specialists has a larger dollar effect than the same percentage applied to junior roles, but senior staff may also support higher billing rates.
  • Employee versus subcontractor mix: Subcontractor rates may rise under their own market cycles and are often less controllable than employee pay. A high subcontractor share can protect flexibility while reducing gross margin.
  • Local labor markets: A firm hiring in a fast-inflating market may face higher recruiting and retention costs than a company with diversified locations.

TTEC reported that its overall labor cost as a percentage of revenue is affected by a shift in delivery location from onshore centers to offshore centers. Location changes can therefore offset wage inflation, but they are not free: migration, duplicate staffing during transition, management travel, compliance and productivity ramp-up must be included in the business case.

Attrition turns a pay increase into a larger cost shock

Higher wages can protect retention, yet broad market increases can also raise the replacement cost of every departure. Attrition-related costs include recruiting fees, interview time, sign-on payments, background checks, training, lower productivity while a replacement learns the account and revenue lost when a role remains vacant.

A 2024 annual report noted that wage increases may reduce profit margins, while lower-salary locations and contractual sharing of inflation costs can mitigate the effect. It also connected attrition with higher recruitment and training costs and reduced efficiency and margins. This interaction matters on fixed-price work: the provider may pay both the new employee’s higher rate and the cost of the predecessor’s unproductive transition without receiving additional revenue.

Retention is a margin measure, not only a human-resources metric

  • Compare the cost of a targeted retention adjustment with expected replacement and vacancy cost.
  • Track regretted attrition by account and skill, not only total turnover.
  • Measure time to productivity for new hires and subcontractors.
  • Use career paths, manager quality, workload and flexible location policies alongside pay.

Productivity and automation can offset compensation inflation

Productivity raises the amount of client value produced per paid hour. Examples include reusable software components, automated testing and deployment, better knowledge management, AI-assisted support workflows, standardized implementation templates and improved project estimation. The relevant measure is not tool adoption; it is cost per accepted deliverable, ticket, transaction or project milestone.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Automation can reduce routine labor demand, but transition costs, licensing, integration, governance and redeployment must be counted. If automation removes billable hours without replacing them with higher-value work, revenue can fall faster than cost. The best margin result comes when the firm maintains or expands client output with fewer paid hours, then redeploys released capacity.

Questions for a productivity case

  • Which billable unit becomes cheaper, and by how much?
  • When will the productivity gain reach live client work?
  • Does the contract allow the provider to retain the benefit?
  • What training, integration and quality-assurance costs occur first?
  • Will released staff be redeployed, reducing bench, or become excess capacity?

How to quantify the margin effect in a company model

  1. Segment revenue: Separate time-and-materials, fixed-price, managed services and staff augmentation.
  2. Map labor cost: For each role and location, include base pay, benefits, payroll taxes, bonuses, overtime and subcontractor charges.
  3. Forecast capacity: Estimate available hours, utilization, holidays, training and expected bench time.
  4. Apply timing: Enter the effective date of each wage change and the earliest date a client rate can change.
  5. Model attrition: Add replacement, vacancy, onboarding and ramp-to-productivity assumptions by skill.
  6. Test offsets: Run scenarios for rate increases, COLA recovery, utilization, productivity, automation and location mix.
  7. Report both margins: Show gross margin after delivery costs and operating margin after recruiting, sales, management and corporate expenses.
Scenario Client-rate change Utilization Delivery mix Interpretation
Unprotected fixed price 0% Lower Unchanged Most severe margin compression.
Partial pass-through Below cost increase Stable Unchanged Some inflation recovered; residual pressure remains.
Operational offset 0% Higher Productivity improves Margin can hold if gains exceed added cost.
Indexed global delivery COLA applied Stable More nearshore/offshore work Potentially strongest protection, subject to transition and quality costs.

Do not infer a universal rule such as “a 1% pay increase cuts margin by 1%.” The result depends on the starting labor ratio, billable capacity, pass-through timing and offset effectiveness.

Warning signs that a wage shock is becoming a margin problem

  • Gross margin declines while revenue growth remains positive.
  • Average billing rates are flat but compensation per employee is rising.
  • Utilization and capacity utilization fall at the same time as hiring continues.
  • Fixed-price projects show rising hours-to-complete or repeated change-order disputes.
  • Attrition, vacancy days and training cohorts increase together.
  • Subcontractor and facility costs rise alongside employee compensation.
  • Rate-card increases are announced but take effect after the wage changes.

Management should investigate by account, contract, role and location. A company-wide average can hide a profitable managed-service portfolio and a severely loss-making fixed-price project.

What protects margins over the next contract cycle

  1. Write COLA, wage-index, benchmarking and extraordinary-cost clauses into new and renewed agreements.
  2. Set approval thresholds for fixed-price bids using current loaded labor cost and realistic utilization.
  3. Review rate cards at least as often as major compensation cycles.
  4. Maintain a balanced delivery footprint rather than depending on one high-inflation labor market.
  5. Invest in retention where replacement cost exceeds the planned pay adjustment.
  6. Use automation and reusable assets to lower effort per accepted deliverable.
  7. Give account leaders early visibility into bench, attrition and unbilled work.

Frequently Asked Questions

Can IT services firms pass wage increases to clients?

Sometimes. Time-and-materials renewals and contracts with COLA or inflation-sharing language provide the clearest path, but caps, notice periods, client budgets and competitive pressure can delay or limit recovery.

What’s actually slowing this PC down?

Pick the symptom - the matching free tool is one click away.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Are fixed-price contracts always unprofitable after a pay increase?

No. A fixed-price project can remain profitable if its original contingency, utilization, productivity or delivery-location savings absorb the increase. The risk is highest when scope is uncertain and repricing is unavailable.

Does offshoring automatically protect margins?

No. Lower salary locations can reduce labor cost, but transition staffing, management, security, quality, time-zone coverage and ramp-up costs must be included. The work must be suitable for the destination.

Why track gross and operating margin separately?

Delivery salaries usually affect gross margin, while recruiting, training, sales compensation and corporate costs may affect operating expenses. A wage shock can therefore appear differently in the two measures.
