Value a construction company by building a defensible range, not by multiplying last year’s revenue. Start with the purpose and standard of value, rebuild maintainable earnings from the general ledger and work-in-progress (WIP) schedule, test the quality of signed backlog, and then triangulate income, market and asset approaches. Finally, convert enterprise value into the equity value a seller can actually receive after debt, working-capital and transaction adjustments.

The same contractor can produce different answers for a preliminary asking-price strategy, a lender review, a tax assignment or a buyer’s offer. The steps below are designed for an owner preparing for a sale and show which evidence changes the range.

1. Define exactly what “value” means in this sale

Write down the valuation objective before collecting numbers. A preliminary indication, fair-market-value opinion, asking-price strategy and buyer’s offer range are different deliverables. They may use the same financial statements but apply different assumptions, standards and levels of verification.

Preliminary range versus diligence-ready value

Before a letter of intent (LOI), summary financials, a summary backlog and a year-end WIP schedule can support a preliminary range. A buyer normally firms up that range through job-level records, contract review, fleet inspection and discussions with the surety. Treat the first range as conditional rather than as a guaranteed price.

Choose the transaction perimeter

Decide whether the contemplated deal is an equity sale or an asset sale and list what is included: operating subsidiaries, real estate, vehicles, equipment, cash, debt, leases, intellectual property, licenses and working capital. A buyer may value the operating company while negotiating real estate or excess cash separately. State whether the analysis is enterprise value, equity value or expected cash at closing.

2. Normalize earnings before applying any multiple

Buyers use maintainable earnings as a proxy for sustainable operating performance. In a managed contractor this is usually adjusted EBITDA; in a smaller owner-operated company it may be seller’s discretionary earnings (SDE). Neither measure is simply the number on the tax return.

Adjusted EBITDA for a managed contractor

Begin with operating profit and reconcile to EBITDA, then identify adjustments that a buyer would reasonably expect to disappear or change after closing. Every adjustment needs a description, amount, accounting entry and supporting record. CohnReznick says EBITDA plays a central role in construction M&A valuations, but buyers test whether it is repeatable, defensible and supported by operations.

  • Remove demonstrably one-time legal, disaster, relocation or transaction costs.
  • Separate unusual project events from recurring estimating or production problems; project accounting can make a recurring weakness look like a one-off.
  • Replace owner-specific compensation or perks with the cost of the manager a buyer must hire.
  • Do not add back costs that a new owner will still incur, such as required safety staff, estimating capacity, insurance or fleet maintenance.

SDE for an owner-operated company

For a small company, calculate SDE by starting with operating earnings, adding owner compensation and legitimate discretionary or nonrecurring costs, and deducting expenses a replacement owner will actually bear. The VTCA presentation describes SDE as EBITDA adjusted for expenses a new owner may or may not incur. Show the replacement-manager cost explicitly rather than assuming the owner’s labor is free.

Build an add-back file

For each proposed adjustment, keep invoices, payroll records, general-ledger detail, board minutes or other contemporaneous support. CohnReznick warns that buyers challenge adjustments without clear support, consistent logic or historical precedent. A long add-back list with weak evidence usually lowers confidence in the multiple rather than increasing value.

Use a three-to-five-year view

Present three to five years of annual financial statements, tax returns and monthly management accounts. Explain changes in gross margin, backlog mix, labor rates, subcontracting, weather, claims and ownership compensation. A buyer will place more weight on a stable pattern than on a single unusually strong year.

3. Reconcile revenue, job costs and the WIP schedule

Construction profit depends on estimates of the cost required to finish unfinished jobs. A valuation that does not tie the WIP report to the general ledger and job-cost detail can overstate earnings and working capital.

Perform a job-by-job tie-out

  1. Obtain the original estimate, approved contract value and every approved change order.
  2. Reconcile cost to date to the job-cost ledger, including labor, materials, equipment and subcontractors.
  3. Recalculate estimated cost to complete using the latest production information, committed purchase orders and subcontractor status.
  4. Compare projected gross profit with the margin recognized to date and document every material variance.
  5. Review close-out history to see whether final costs regularly exceed the estimates used in prior WIP reports.

Interpret underbillings and overbillings

Underbillings can indicate a cash-conversion problem, delayed billing or an estimate that is ahead of billings. Overbillings can represent cash collected for work the company still owes. Neither balance is automatically value or debt; its quality depends on contract terms, completion status and historical conversion.

Exclude uncertain claims from dependable earnings

Unapproved claims, disputed change orders and optimistic recovery assumptions should not be treated as dependable earnings. Show them separately with probability, timing and documentation. A buyer may assign no value until approval or may price the risk through an escrow or purchase-price adjustment.

4. Test whether backlog will become profitable revenue

Backlog supports forward earnings, but it is not cash and should never be added directly to enterprise value. Separate the schedule into signed firm backlog, awarded-but-unsigned work and pipeline.

Review every signed contract

For each contract, record scope, original price, approved changes, remaining contract value, expected start and finish, estimated cost to complete, remaining gross margin, termination rights, customer credit, bonding requirements and change-order exposure. Identify contracts with unusual retainage, pay-when-paid clauses, liquidated damages or owner-furnished materials.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Grade backlog conversion

  • Firm: signed, funded work with a realistic start date and documented remaining margin.
  • Conditional: awarded work awaiting signature, financing, permits or notice to proceed.
  • Pipeline: bids, prospects and renewals with no enforceable revenue obligation.

Model timing, not just the total. A large project that starts after the expected closing may not support the next twelve months of earnings. Conversely, a contract with a near-term start but weak margin can increase revenue while reducing value.

Measure concentration

Show the percentage of revenue and gross profit generated by the largest customer, project and public or private owner. Concentration lowers confidence when one account or job dominates results, particularly if the relationship depends on the selling owner.

5. Select and triangulate valuation methods

Wipfli identifies market-based, income-based and asset-based approaches. Use at least two where the records permit, then explain why one deserves more weight. A method is a framework for assumptions, not an automatic answer.

Income approach

Capitalize normalized cash flow or build a discounted-cash-flow (DCF) model. Make backlog conversion, margin fade, working-capital swings and maintenance capital expenditure explicit. A DCF is useful when project timing and investment needs vary materially, but its result is sensitive to assumptions about growth, risk and terminal value.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Market approach

Compare relevant closed transactions, adjusting for trade, size, geography, growth, concentration, management depth and risk. Public-company multiples generally require size and liquidity adjustments before they can inform a small private contractor. A revenue multiple is especially weak when margins, retainage or equipment requirements differ.

Asset approach

Value equipment, property, receivables and other assets at appropriate market or realizable values, then subtract liabilities. This approach is particularly useful for heavy-civil or equipment-intensive firms and can provide a floor when earnings are weak. Obtain current equipment condition and lien information rather than relying on tax-book values.

Small-business transaction benchmarks

The following are averages from 2025 closed Building and Construction sales reported by BizBuySell and reproduced by DueDilio. They are sanity checks for small businesses, not universal prices. The cash-flow column is SDE-based, the samples are modest, and the figures should not be stretched to larger managed contractors.

Trade Closed sales (2025) Average revenue multiple Average cash-flow (SDE) multiple
HVAC 123 0.62x 2.80x
Electrical and mechanical contracting 57 0.59x 2.94x
Plumbing 61 0.72x 2.62x
Heavy construction 65 0.70x 2.98x

For an illustrative calculation only, $1 million of normalized SDE at a 2.80x reference would imply $2.8 million before transaction-specific adjustments. That arithmetic is not a prediction of a particular company’s price; the company’s size, geography, concentration, backlog, management and capital needs determine whether a benchmark is relevant.

6. Treat equipment and maintenance capital as valuation variables

EBITDA does not automatically fund fleet replacement. Inventory owned, financed and leased equipment; vehicles; tools; maintenance logs; inspection results; liens; and utilization. Compare three-to-five-year capital spending with a normal replacement schedule.

Account for deferred replacement

If trucks or machinery are overdue for replacement, model the cash requirement in the income analysis or treat it as a debt-like price adjustment. Distinguish growth equipment that a buyer can choose to add from maintenance equipment required to deliver the signed backlog. A low current capex year may be temporary rather than evidence of superior cash generation.

Separate included and excluded assets

State whether land, buildings, personal vehicles, excess equipment and spare parts are included. Obtain leases and payoff statements for financed assets. A seller who removes equipment needed to perform backlog may reduce both the multiple and the buyer’s willingness to close.

7. Evaluate bonding, licenses, safety and transferability

Construction value depends on the ability to keep winning and performing work after closing. Confirm bonding limits, surety support, licenses and qualifying individuals. Determine whether they transfer, require consent or must be replaced after closing.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Operational risk factors

  • Safety record, workers’ compensation history and insurance cost.
  • Open and historical claims, warranty obligations and liquidated-damages exposure.
  • Dependence on a few subcontractors, foremen or project managers.
  • Employee retention, wage commitments and the availability of a replacement leadership team.
  • Customer relationships that reside with the owner rather than with a documented sales process.

These factors affect both the multiple and deal structure. A buyer may use a lower price, escrow, earn-out, seller transition period or specific indemnity instead of accepting an unpriced risk.

8. Bridge enterprise value to equity value and cash at closing

Keep four concepts separate:

  1. Enterprise value: the value of the operating business regardless of how it is financed.
  2. Equity value: enterprise value plus permitted cash, less debt, debt-like items and any working-capital shortfall.
  3. Purchase price: the negotiated consideration for equity or assets, which may include a seller note, rollover equity or contingent payments.
  4. Cash at closing: the funds actually received after debt payoffs, escrows, seller notes and transaction costs.

Set a normalized working-capital target

Construction transactions commonly use cash-free, debt-free structures with a normalized working-capital target. Build the target from historical seasonality and the operating cycle, not from a single month. Reconcile receivables, retainage, underbillings, overbillings, accrued payroll, customer deposits and payables.

Anticipate closing adjustments

WIP, retainage and billing timing can materially change the closing adjustment. Define how the agreement treats unbilled work, disputed receivables, obsolete inventory, equipment debt, leases and transaction expenses. Obtain a payoff letter for every debt item and agree on the accounting principles that will govern the closing statement.

9. Prepare the seller’s valuation file

Organize the following before approaching buyers. A clean file reduces rework and gives a buyer fewer reasons to discount uncertain earnings.

Variable Lower case Base case Higher case
Normalized earnings After recurring risk costs and margin fade Most supportable maintainable result Only documented efficiencies likely to transfer
Backlog conversion Delayed starts or disputed scope Contract schedule and historical timing Earlier starts with confirmed resources
Working capital Seasonal peak or collection delay Normalized historical target Improved collections supported by evidence
Capital expenditure Deferred replacement included Normal maintenance schedule Additional growth equipment only if required
Multiple Higher concentration or owner dependence Comparable risk and management depth Diversified customers and transferable team

Use the sensitivity output to set an asking strategy and negotiation boundaries. If a small change in margin or working capital moves value substantially, focus diligence on that assumption rather than arguing over a false point estimate.

11. Common valuation mistakes and how to correct them

Using revenue as the answer

Revenue ignores gross margin, claims, retainage, labor intensity and equipment needs. Use revenue only as a secondary market check after normalizing earnings and reviewing WIP.

Adding backlog to enterprise value

Backlog is a source of future revenue, not cash. Convert it through a schedule of cost to complete, margin, timing and collection risk.

Accepting every owner add-back

Require evidence and subtract the cost of a replacement manager or required capability. Unsupported adjustments invite a buyer to remove the entire adjustment.

Ignoring underbillings, overbillings and retainage

These balances affect liquidity and closing mechanics. Tie them to contracts and historical conversion before treating them as working capital.

Using book value for an aging fleet

Book depreciation may not reflect market value or replacement cost. Inspect equipment, verify liens and model maintenance capex.

Assuming the license or bond follows the company

Confirm transfer rules with the relevant authority, surety and contract counterparties. Identify qualifying individuals and a post-closing replacement plan.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

12. When to engage a specialist

Use a construction-focused valuation adviser or M&A professional when the sale is material, WIP is complex, multiple entities or states are involved, or bonding and claims could change the outcome. Ask how the adviser handles percentage-of-completion accounting, retainage, working-capital targets, equipment and transaction adjustments. Verify any referral or affiliate arrangement before signing an engagement.

Practical conclusion

A defensible sale valuation is a documented range: normalized EBITDA or SDE supported by records, WIP reconciled job by job, signed backlog tested for timing and margin, equipment and maintenance needs priced, transferability and risk assessed, and enterprise value bridged to equity value and cash at closing. The strongest preparation is not a more aggressive multiple; it is evidence that the earnings and contracts will transfer to the buyer.
