Read an Indian company’s annual report as an evidence trail, not as a brochure. Start with the business and management discussion, then test management’s claims against the auditor’s report, income statement, balance sheet, cash-flow statement, notes, governance disclosures and consolidated accounts. Only after the business has passed those quality checks should you estimate value.

SEBI investor guidance describes due diligence as “the comprehensive and thorough analysis and assessment carried out by investors, before engaging in any investment activity.” It recommends examining the income statement, balance sheet and cash-flow statement for at least the past two years and considering the company’s risk-return profile. The process below turns that advice into a repeatable reading method.

What an annual report contains

An annual report is the company’s formal communication to investors and other stakeholders. As described in investor education material from Zerodha, it brings together the business and strategy narrative, management discussion and analysis (MD&A), directors’ and governance reports, the independent auditor’s report, audited financial statements and explanatory notes.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Each part answers a different question:

  • Business and MD&A: What does the company sell, where does it operate, and what does management say changed during the year?
  • Auditor’s report: Do the financial statements fairly present the company’s position under the applicable accounting framework, and were any matters especially significant to the audit?
  • Financial statements: What did the company earn, own, owe and generate in cash?
  • Notes: Which accounting policies, estimates, commitments, related parties and subsidiaries sit behind the headline numbers?
  • Governance and ownership disclosures: Who oversees the company, how are conflicts controlled, and what obligations or defaults have been disclosed?

No single section is sufficient. The useful information is often in the differences between the narrative, the statements and the notes.

Prepare a two-year comparison before reading the story

Download the latest annual report and at least the preceding year’s report, and use the same basis throughout your comparison. If the company publishes both standalone and consolidated statements, keep both sets available. SEBI’s guidance specifically recommends reviewing at least two years of the income statement, balance sheet and cash-flow statement.

Create a page-and-note index as you read. For every unusual movement or management claim, record the page number, note number, amount, period and the follow-up question it creates. This prevents a persuasive narrative from replacing verification.

1. Understand the business and test MD&A claims

Map how the company makes money

Begin with the business overview and MD&A. Identify products or services, operating segments, geographies, major customers and suppliers, distribution channels, capacity, order-book information and the competitive position. Note which activities are regulated and which depend on commodity prices, foreign exchange, interest rates or a small number of counterparties.

Then identify the economic driver for each segment. A manufacturer may be constrained by capacity and input costs; a lender by credit losses and funding; a software business by utilisation, pricing and customer retention. The report should allow you to connect that driver to a measurable line in the statements.

Treat management’s explanation as a hypothesis

MD&A explains management’s view of performance and outlook, but it is not independent evidence. For each major claim, ask where it appears in the numbers:

  • If management says demand improved, check segment revenue, volume or capacity data and receivable growth.
  • If it cites efficiency, check operating costs, margins and employee or capacity metrics where disclosed.
  • If it describes a temporary setback, look for inventory, provisions, impairment or cash-flow effects that show whether the problem is truly temporary.
  • If it highlights an order book or expansion plan, check capital expenditure, borrowings, commitments and the timing of expected revenue.

Record claims that cannot yet be tested. They become items to revisit in the next report rather than reasons to assume a forecast will come true.

2. Read the auditor’s report before accepting the presentation

Start with the opinion

Locate the independent auditor’s report before drawing conclusions from management’s presentation. An unmodified opinion indicates that the statements are fairly presented under the applicable framework. It does not certify that the business is attractive, that its share price is reasonable or that future results are safe.

Look for a qualified opinion, an adverse opinion or a disclaimer. A qualification identifies a matter that prevents an unqualified conclusion; an adverse opinion says the statements are materially misstated; a disclaimer means the auditor could not obtain enough evidence to form an opinion. Read the basis paragraph in each case and quantify the affected assets, liabilities, revenue or profit where the report permits.

Check emphasis paragraphs and key audit matters

An emphasis-of-matter paragraph draws attention to an issue already properly disclosed in the statements, such as a major uncertainty or significant event. It is not automatically a qualification, but it tells you where the auditor believes readers should focus.

Key audit matters (KAMs) are the matters that required significant auditor attention. Typical examples include revenue recognition, impairment, complex estimates, tax disputes or large provisions. Compare the KAM wording and the related notes with prior years. A new KAM, a changed description or a change in the estimated amount deserves a specific explanation in your worksheet.

3. Break down the income statement

Separate recurring operations from accounting noise

Track revenue, gross or operating profit where disclosed, operating margin, finance cost, exceptional items, tax and profit attributable to owners for at least two years. Do not treat a higher net profit as proof of stronger operations until you identify what produced it.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Revenue: Reconcile growth with segment, geography and volume information. Look for a sudden increase near year-end or a change in customer or contract mix.
  • Operating profit and margin: Check whether margin changes reflect pricing, input costs, mix, productivity or an accounting reclassification.
  • Finance cost: Rising interest expense can reveal debt growth or higher borrowing rates before leverage becomes obvious elsewhere.
  • Other income: Separate interest, dividends, fair-value movements and asset-sale gains from operating revenue.
  • Exceptional items: Read the note and ask whether supposedly one-off gains or losses recur year after year.
  • Tax: Compare the effective tax rate with the statutory rate and read explanations for unusual deferred-tax movements or disputes.
  • Profit attributable to owners: Use the amount belonging to ordinary shareholders, not only total consolidated profit, when assessing earnings per share or valuation.

A useful quality check is whether operating performance, not other income or an exceptional gain, explains the change in profit.

4. Examine the balance sheet for financial pressure

The balance sheet shows what the group controls and what it must fund. Compare cash, receivables, inventory, investments, goodwill, borrowings, leases, provisions and shareholder equity across the two-year period.

Investigate working capital

Ask why receivables or inventory are rising faster than sales. Receivables may indicate longer customer credit, collection problems or aggressive revenue recognition; inventory may indicate planned expansion, supply disruption or unsold goods. Read ageing schedules and inventory provisions in the notes rather than relying on the total balance.

Assess assets and liabilities together

  • Cash and investments: Determine whether cash is freely available to the parent or trapped in subsidiaries, pledged or restricted.
  • Goodwill and intangible assets: Read impairment tests, assumptions and sensitivity disclosures. Acquisitions that never produce expected cash flow can turn into large write-downs.
  • Borrowings and leases: Check maturity dates, interest rates, security, covenants and current portions. A company can be profitable yet face refinancing pressure.
  • Provisions: Compare provisions with disclosed litigation, warranties, employee obligations and environmental or regulatory exposures.
  • Equity: Reconcile retained earnings, dividends, other comprehensive income and new share issues. Changes in equity can reveal dilution or losses not visible in headline profit.

Asset growth is useful only when it supports productive capacity and future cash generation. Match expansion claims with capital expenditure, debt and operating cash.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

5. Use the cash-flow statement as a quality test

Compare cash generated from operations with reported profit. Persistent profit without operating cash requires an explanation in the notes and usually points to working-capital, collection, provisioning or revenue-recognition questions.

Read all three sections

  • Operating activities: Start with profit and follow adjustments for receivables, inventory, payables, provisions, taxes and other working-capital movements. Large swings should be tied to a business event.
  • Investing activities: Separate maintenance and expansion capital expenditure from acquisitions, asset sales and investment purchases. Check whether reported capacity growth is visible here.
  • Financing activities: Track new borrowings, repayments, lease payments, dividends, buybacks and share issues. Financing cash can temporarily support a business whose operations are not self-funding.

Cash conversion is not a single universal ratio: sectors with long construction cycles or regulated working capital need context. Use the company’s own policy notes and compare consistent periods, while investigating any sustained gap between operating cash and profit.

6. Read the notes to accounts selectively but deeply

The notes contain the definitions and assumptions behind every major line item. Prioritise the notes that can change your view of earnings quality, solvency or ownership.

Accounting policies and estimates

Read revenue-recognition policies, depreciation lives, inventory valuation, provisions, impairment methodology, financial-instrument classification and lease accounting. Note changes in policy or estimate and determine whether the change affects current profit, comparatives or future periods.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Revenue, segments and concentration

Use disaggregated revenue and segment information to find dependence on one geography, customer, product or contract type. Segment profit can expose a weak business hidden by a stronger division. Customer concentration, supplier concentration and contract liabilities deserve the same attention.

Commitments, contingencies and disputes

Review contingent liabilities, guarantees, letters of credit, capital commitments, tax disputes, litigation and regulatory proceedings. A contingent liability is not automatically a loss, but its possible size, probability and timing can materially affect value and liquidity.

Related parties and subsidiaries

Read the list of related parties, transaction amounts, outstanding balances, loans, guarantees, purchases, sales, remuneration and approval process. Large or repeatedly renewed balances require an explanation of commercial terms and settlement. Follow subsidiary, associate and joint-venture notes to see where profits, debt and cash actually sit.

7. Evaluate governance, ownership and controls

Review board composition and independence, audit and other committees, promoter and director holdings, pledges where disclosed, remuneration, related-party approvals, defaults, regulatory actions and internal-control commentary. SEBI governance materials call for disclosure of board categories, material defaults and committee oversight.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Check whether the audit committee appears to challenge significant estimates and related-party transactions, whether directors’ interests are disclosed consistently, and whether compensation is linked to durable performance rather than a single year’s accounting profit. Changes in senior auditors, chief financial officers or independent directors should be matched with the explanations given in the report.

Ownership is not a verdict by itself. Promoter ownership can align incentives, while pledging or frequent share issuance can increase risk. Treat the disclosure as a fact to combine with leverage, cash generation and governance quality.

8. Rank risks by financial impact

Read the risk factors and outlook after you understand the statements. Rank each risk by the amount and speed with which it could affect revenue, margins, cash, debt or capital expenditure.

  • Customer, product or geography concentration
  • Commodity-price and foreign-exchange exposure
  • Regulatory change, licences and government contracts
  • Litigation, tax disputes and contingent liabilities
  • Cybersecurity, operational dependence and supply-chain disruption
  • Leverage, refinancing dates and covenant restrictions
  • Execution risk on new plants, acquisitions or order books

Then look for evidence of each risk in margins, working capital, provisions, impairment, borrowing costs or capital expenditure. If the narrative calls a risk immaterial but the statements show a large exposure, that mismatch is itself a follow-up item.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

9. Reconcile consolidated and standalone accounts

Use consolidated statements to understand the economic group, including subsidiaries, associates and joint ventures. Use standalone statements to assess the parent company’s own liquidity, dividend capacity, investments, loans and guarantees.

Reconcile material differences between the two sets. Ask whether consolidated profit comes from subsidiaries that the parent cannot freely upstream, whether the parent carries debt while subsidiaries hold cash, and whether guarantees or related-party balances transfer risk between entities. Read the subsidiary notes rather than assuming the parent’s balance sheet represents the whole group.

10. Compare companies on consistent measures

When comparing Indian companies, use the same period, accounting basis and definition for every measure. Do not compare one company’s consolidated margin with another company’s standalone margin.

Comparison axis What to examine
Growth Revenue and operating-profit growth by segment and geography
Profitability Operating and net margins, with exceptional items separated
Cash quality Operating-cash-flow conversion and working-capital movements
Working capital Receivable and inventory days where relevant and consistently calculated
Leverage Net debt, maturities, covenants and interest coverage
Returns Return on capital using comparable periods and definitions
Capital allocation Maintenance and growth capex, acquisitions, dividends and buybacks
Ownership Promoter or insider ownership, changes and pledging where disclosed
Governance Related-party activity, board oversight and control disclosures
Audit Qualifications, emphasis paragraphs and key audit matters
Concentration Segment, customer, supplier and geographic dependence
Contingencies Litigation, tax disputes, guarantees and other commitments
Valuation Price relative to normalized earnings or cash flow after quality adjustments

11. Value the shares only after quality checks

Build valuation inputs from normalized earnings or cash flow, debt, share count and sustainable growth only after you understand the business and its risks. Remove or separately model one-off gains, unusual losses and accounting effects rather than capitalising them as if they will recur.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Peer multiples are useful only when the underlying businesses are comparable. Adjust for differences in growth quality, margins, cash conversion, leverage, capital allocation, governance, disclosure quality and sector-specific accounting. A lower multiple can reflect higher risk rather than a bargain, while a high multiple requires durable cash generation to justify it.

Red-flag questions to put in your worksheet

These questions do not prove misconduct or a bad investment; they identify where further evidence is needed.

  • Why are receivables or inventory increasing faster than sales?
  • Why is profit growing while operating cash remains weak?
  • Why do other income or exceptional gains drive earnings?
  • Why is debt rising without corresponding productive capacity?
  • Why are related-party balances large, unsecured or repeatedly renewed?
  • Why has auditor language, a key audit matter or an accounting estimate changed?
  • Why do subsidiaries consume cash or require repeated parent funding?
  • Why does management repeatedly miss its own targets or revise guidance?

For each question, write the relevant page and note number, the amount involved, management’s explanation and the evidence that would confirm or disprove it. Revisit unresolved items in the next annual report.

A repeatable annual-report workflow

  1. Collect the documents: Obtain the current and prior annual reports, both standalone and consolidated versions when available.
  2. Map the business: List segments, geographies, customers, suppliers, regulations, capacity and stated competitive advantages.
  3. Read the auditor’s report: Record the opinion, qualifications, emphasis paragraphs and KAMs before interpreting management’s claims.
  4. Analyse performance: Compare revenue, operating profit, margins, finance cost, exceptional items, tax and profit attributable to owners.
  5. Test the balance sheet: Examine cash, receivables, inventory, goodwill, debt, leases, provisions and equity, then read the related notes.
  6. Reconcile cash: Compare operating cash with profit and connect working-capital movements, capex and financing flows to the business narrative.
  7. Search the notes: Review policies, estimates, impairment, ageing, contingencies, related parties, subsidiaries and changes in estimates.
  8. Check governance: Assess the board, committees, ownership, pledges, remuneration, defaults, regulatory actions and internal controls.
  9. Rank risks: Translate each material risk into its possible effect on revenue, margins, cash, debt or capital expenditure.
  10. Reconcile group accounts: Explain material differences between consolidated and standalone results.
  11. Compare peers: Use consistent periods and definitions across the comparison axes in the table above.
  12. Estimate value last: Use normalized earnings or cash flow and adjust for leverage, governance, disclosure and business quality.

The result should be a written investment thesis with explicit assumptions, unresolved questions and conditions that would change your view. The annual report supplies evidence for that thesis; it does not remove the need to assess risk or guarantee an outcome.
