A pension fund is not made safe by a high investment return alone. To judge its condition, identify whether it is a defined-benefit (DB) or defined-contribution (DC) plan, read the statement of net assets, reconcile the year’s cash movements, find the actuarial value of promised benefits, and calculate a funded percentage on a clearly stated basis and date. Then test whether returns are net of fees, compounded over several years, and sufficient for the plan’s benefit cash flows and liability risks.

The same plan can show different funded percentages when the accounting basis, discount rate, inflation assumption, valuation date, or benefit settlement assumption changes. Treat every number as a dated measurement with assumptions attached.

Identify the plan, jurisdiction, and valuation date first

Before interpreting a figure, record four facts from the statement or funding notice:

  • Plan type: defined benefit, defined contribution, or a hybrid.
  • Country and governing framework: for example, an IAS 26 presentation, a U.S. ERISA funding notice, UK defined-benefit funding documents, or a Dutch funding-ratio disclosure.
  • Measurement date: the date on which assets and liabilities were valued. A report issued in 2026 may contain a valuation at an earlier year-end.
  • Valuation basis and currency: accounting liabilities, technical provisions, low-dependency, buy-out, or another stated basis.

Collect the audited financial statements, actuarial report or valuation, investment-performance report, funding notice, and any statement of funding or recovery plan. Do not compare a market value at 31 December with a liability value calculated at a different date unless the report explains the adjustment.

Defined benefit and defined contribution are different questions

Plan type What the member is promised What to inspect
Defined benefit (DB) A formula-based pension, often linked to salary and service. Actuarial present value of benefits, funded percentage, assumptions, employer covenant, liquidity, hedging, and contribution policy.
Defined contribution (DC) An account balance built from contributions and investment results; the eventual pension is not normally fixed in advance. Account balance, contributions, fees, investment allocation, default fund design, transaction controls, and the retirement-income choices available to the member.
Hybrid or cash-balance A combination of an account-style promise and guarantees or formula benefits. Separate each component and identify which liabilities are guaranteed and which vary with investments.

The funded-ratio method below is primarily a DB method. A DC plan may disclose pooled liabilities for accounting purposes, but a member should not treat that number as a promise that the individual account will equal a particular retirement income.

Read the statement of net assets available for benefits

Start with the statement that lists the plan’s assets and liabilities other than the promised benefits. IAS 26-style presentation calls for a statement of net assets available for benefits and disclosure of the asset-valuation bases, significant or employer investments, and other liabilities. The statement tells you what the plan owned at the valuation date; it does not by itself tell you whether those assets are enough to meet every future benefit.

Check each asset class and its valuation basis

Asset or disclosure Questions to ask Why it matters
Listed equities and bonds Are values quoted market prices at the stated date? Are accrued interest and derivatives included? Daily market movements can change the reported total even when the fund has not bought or sold anything.
Private equity, property, infrastructure, or other alternatives Is the value a recent transaction price, an independent appraisal, or a model estimate? How frequently is it refreshed? Appraisal-based values may move less often than public markets and can adjust later.
Cash and short-term deposits How much is immediately available, and is any cash restricted? Cash supports benefit payments and collateral calls without forced sales.
Derivatives and collateral Are positions shown gross or net? What collateral could be required after a market move? Derivative exposures can create liquidity needs that are not obvious from the net asset total.
Receivables and contributions due Are employer or employee contributions current, disputed, or overdue? An amount recorded as an asset may not be cash that the plan can spend today.
Employer or sponsor investments How large is the holding, and are there restrictions or concentration limits? The plan may be exposed to the same employer whose covenant supports future contributions.
Other liabilities Are payables, taxes, benefit-processing costs, borrowings, or investment-management obligations listed? These reduce net assets available for benefits even though they are not the long-term promised-benefit liability.

Look for a note that states whether assets are measured at fair value, amortised cost, or another basis. A bond held at amortised cost can show a different amount from the same bond at market value. A market-value fall is not automatically a permanent loss, but it affects the funded position if liabilities are measured at the same date.

Look for concentration before celebrating the total

Read the concentration disclosure for large positions, a single property, a private-market manager, a country, a currency, or the sponsoring employer. A diversified total can conceal one material exposure. Employer securities deserve special attention because a weak sponsor can simultaneously reduce the asset value and the ability to make future contributions.

Reconcile the changes in net assets

The changes statement explains why the opening balance became the closing balance. Reconcile it rather than relying on a headline return:

Closing net assets = opening net assets + contributions + investment income and gains − benefits paid − administrative expenses − taxes ± transfers and other movements

  1. Start with the opening balance. Confirm it agrees with the prior year’s audited closing balance, or identify any restatement.
  2. Add employer and employee contributions. Separate regular contributions, deficit-repair payments, special contributions, and contributions received after the reporting date.
  3. Separate investment income from market gains and losses. Interest, dividends, rent, realised gains, and unrealised valuation changes can have different drivers and accounting treatment.
  4. Subtract benefits paid. Compare pensioner payments, lump sums, transfers out, and settlements with the plan’s expected cash-flow profile.
  5. Subtract expenses and taxes. Include administration, custody, investment-management charges, legal costs, levies, and taxes. Determine whether an investment return is reported before or after these amounts.
  6. Investigate transfers and miscellaneous items. A merger, buy-in, bulk transfer, currency movement, or accounting reclassification can make a year-to-year comparison misleading.
  7. Recalculate the closing balance. A difference should be traceable to rounding, a disclosed restatement, or an error that the administrator must explain.

This reconciliation distinguishes money added by the sponsor from money earned by investing. A rising asset balance can result from large contributions even when investments lost money; a falling balance can result from benefit payments despite a positive return.

Find the promised-benefit liability

For a DB plan, the key liability is the actuarial present value of promised benefits. It is the value today of benefits expected to be paid in the future, discounted using the stated actuarial or interest-rate assumptions. It is not a bill due immediately and it is not a guaranteed market price for the plan’s obligations.

Read the liability assumptions beside the number

Item What it changes What to record
Valuation date Sets the economic and membership snapshot used in the calculation. Date, frequency, and whether assets and liabilities share that date.
Discount or actuarial interest rate Higher rates generally reduce the present value of distant payments; lower rates generally increase it. Rate, yield-curve method, and whether it differs for pre- and post-retirement periods.
Inflation and pension increases Higher expected inflation can increase indexed benefits and salary-linked accruals. Price or wage index, caps, floors, and assumed future increases.
Salary growth Matters where benefits depend on final or career-average salary. Salary scale, promotion assumption, and whether the plan is closed to new accrual.
Longevity and mortality Longer expected lifetimes extend payment periods and raise liabilities. Mortality table, improvement scale, and any plan-specific adjustment.
Vesting and membership data Determines which accrued benefits are included and when they become payable. Vested versus non-vested amounts, active members, deferred members, and pensioners.
Benefit rules Early-retirement factors, commutation, survivor benefits, guarantees, and options alter cash flows. Material provisions and any recent rule or legislation change.

Do not compare two liability figures without checking whether one uses a higher discount rate, a different inflation forecast, a new mortality table, or a different membership census. A liability can fall because assumptions changed even when the underlying benefit promise did not.

Understand sensitivity, not just the central estimate

Ask for sensitivity to discount rates, inflation, and longevity. A plan with a large duration gap between assets and liabilities can show a large funded-ratio swing after a relatively small interest-rate movement. Sensitivity is not a prediction; it shows which assumptions matter most and where a stress could expose a funding problem.

Calculate and label the funded percentage

The basic calculation used in the U.S. Department of Labor model notice is:

For example, if a hypothetical plan reports 900 million of assets and 1,000 million of liabilities on the same basis and date, its funded percentage is 90%. The arithmetic is simple; the basis is not. Always write the ratio with its date, currency, liability definition, and whether assets are market or another stated value.

Different funding bases answer different questions

Basis Question it answers Why the percentage differs
Accounting or financial-reporting What liability should be recognised under the applicable accounting standard? Uses accounting rules for discounting, recognition, and presentation.
Technical provisions Are required contributions and the statutory funding plan adequate under local rules? Uses regulatory actuarial assumptions and funding methods.
Low-dependency Could the scheme operate with minimal reliance on the employer while paying benefits? Usually reflects a more cautious investment and liability approach than ongoing-scheme funding.
Buy-out What assets might be needed to transfer benefits to an insurer? Includes insurer pricing, capital, expenses, and risk margins, so the liability can be higher than on an ongoing basis.

The Pensions Regulator’s estimates at 31 December 2025 illustrate the effect of basis: about 90% of schemes were in surplus on technical provisions, about 80% on a low-dependency basis, and about 60% on a buy-out basis; aggregate technical-provisions funding was 124%. These are UK-wide estimates published in 2026, not a result for every scheme and not interchangeable percentages for one named plan.

A ratio above 100% is not a promise that every benefit is risk-free. The plan still needs liquid assets, reliable administration, a credible employer covenant where relevant, and assumptions that remain reasonable. A ratio below 100% is not automatically a crisis if a recovery plan, contributions, hedging, and sponsor support are robust; it does mean the shortfall and its financing should be explained.

Interpret investment returns correctly

Investment performance should be read alongside contributions, benefit payments, fees, inflation, and liability movements. Ask the administrator to identify the return period, valuation points, cash-flow treatment, and benchmark.

Separate the return measures

Measure Meaning How to use it
Gross return Performance before investment-management or other specified fees. Useful for judging an asset manager only if the fee deduction is shown separately.
Net return Performance after the fees included in the report. Closer to what the plan’s assets actually earned; confirm which fees remain outside the measure.
Nominal return Return before adjusting for inflation. Compare with nominal liability assumptions and cash obligations.
Real return Return after an inflation adjustment. Useful for purchasing-power analysis, but check the inflation index and period.
Time-weighted return Measures investment performance while neutralising the timing and size of external cash flows. Best for comparing portfolio management with a benchmark.
Money-weighted or internal-rate return Reflects the actual timing and size of contributions and withdrawals. Useful for the plan’s realised experience, but less suitable for comparing managers when cash flows differ.
Benchmark-relative return Performance compared with a stated market or policy benchmark. Check that the benchmark matches the asset mix, currency, and rebalancing policy.

A one-year gain can be driven by a temporary market rebound, a currency move, or an asset valuation change. UK government guidance on pension returns recommends using multi-year geometric averages where available, with at least five years giving a more informative view of compounding. A geometric average is not the arithmetic average of yearly percentages: it captures how gains and losses compound over time.

Read return attribution with the asset allocation

Compare the actual allocation with the strategic target and the liability-hedging allocation. Equity, credit, property, private assets, government bonds, cash, derivatives, and currency exposures contribute different risks. A return above the total benchmark may come from an intentional allocation decision, an unhedged currency exposure, or a private-asset appraisal lag rather than superior security selection.

Check whether the reported return includes performance fees, transaction costs, custody, and foreign-exchange costs. If the report gives only a gross number, do not compare it with another fund’s net number. Also note whether private-market returns are based on independently valued assets and whether the valuation date lags the public-market date.

Test cash-flow resilience and liability matching

A mature DB plan can be cash-flow negative: benefits and expenses exceed incoming contributions. In that situation, the plan may have to sell assets regularly. A high long-run return assumption does not prevent harm if the assets that must be sold have fallen in value or cannot be sold quickly.

Check the liquidity position

  • Compare expected benefit and expense payments with cash, short-term assets, maturing bonds, and expected contributions.
  • Identify collateral requirements for interest-rate, inflation, or currency hedges.
  • Review the proportion of assets that cannot be sold promptly without a material discount.
  • Ask how the plan would meet payments after a severe market fall and a simultaneous employer-contribution delay.

Check duration and hedging

Liability duration measures how sensitive the present value of benefits is to interest rates. A plan whose assets have much shorter duration than its liabilities may see the funded ratio fall when rates decline, even if its investments earn a positive return. Interest-rate and inflation hedges can reduce that mismatch, but they introduce collateral and counterparty requirements. The report should state the hedge ratio, instruments used, collateral policy, and residual basis risk.

Assess the employer covenant

For an ongoing DB plan, the sponsor’s financial strength and willingness to contribute can be as important as the investment portfolio. Review the sponsor’s business concentration, debt, cash generation, legal priority, and any guarantee or security. A strong covenant can support a measured recovery plan; a weak or uncertain covenant raises the importance of liquidity, de-risking, and settlement capacity.

Read stress and downside analysis

Look for scenarios combining an equity fall, a bond-yield change, inflation shock, longevity improvement, currency movement, and lower contributions. The useful output is not a single worst-case percentage but the actions available: rebalancing, collateral funding, contribution triggers, benefit settlement, or temporary changes to the investment policy.

Compare two funds or two reporting years without being misled

Use this sequence for a like-for-like comparison:

  1. Align the valuation date. If dates differ, explain market and membership changes before comparing totals.
  2. Align the liability basis. Compare technical provisions with technical provisions, not technical provisions with buy-out.
  3. Check the discount, inflation, salary, and longevity assumptions. Record every material change.
  4. Compare asset valuation methods. Note fair value, amortised cost, appraisal frequency, and private-asset lags.
  5. Compare asset allocation and concentration. A different risk mix can explain a different return.
  6. Use the same return definition. Match gross with gross or net with net, and confirm time-weighted versus money-weighted treatment.
  7. Include cash flows. Compare employer and employee contributions, benefits, transfers, and expenses before attributing a change to investment skill.
  8. Check liquidity, hedging, and covenant information. A higher return with greater mismatch or weaker liquidity may not represent better security.
  9. Read restatements and accounting-policy changes. Recalculate the prior period when the report provides a restated figure; otherwise label the trend as not directly comparable.
Comparison item Question
Funded ratio Is the numerator and denominator defined identically?
Liability assumptions Did rates, inflation, longevity, salary, or membership data change?
Asset mix Did risk, duration, currency, or illiquid exposure change?
Return basis Are fees, cash-flow timing, benchmark, and inflation treatment consistent?
Cash movements Were contributions, benefit outflows, transfers, or settlements unusual?
Resilience Did liquidity, hedging, covenant, or stress results improve or deteriorate?

Illustrative reading of a year’s figures

Consider a hypothetical DB plan, not a real fund. It begins the year with 950 million of net assets. The sponsor pays 35 million and members pay 5 million. Investments earn 60 million before fees, and 8 million of expenses and taxes are charged. The plan pays 70 million of benefits and transfers 2 million out. The closing assets are:

950 + 35 + 5 + 60 − 8 − 70 − 2 = 970 million

The 20 million increase does not mean investments produced a 20 million return: contributions and benefits account for much of the movement. If the actuarial report values liabilities at 1,050 million on the same date and basis, the funded percentage is 970 ÷ 1,050 = 92.4%. A separate buy-out valuation could produce a lower percentage without any change to the assets, because it answers a different settlement question.

To interpret the 60 million investment result, obtain the net-of-fee return, benchmark, allocation, cash-flow timing, and inflation-adjusted result. Then examine whether the liability value changed because of markets or because the actuary changed the discount, inflation, or longevity assumptions.

Warning signs and the right follow-up

Warning sign Possible explanation Follow-up
High one-year return but a falling funded ratio Liabilities rose faster because discount rates fell, inflation increased, or longevity assumptions changed. Read the liability sensitivity and reconcile asset and liability movements separately.
Funded ratio jumps without a large asset gain Assumptions, valuation date, membership data, or funding basis changed. Compare the current and prior actuarial methods and identify restatements.
Asset total is stable while public markets move sharply Large private or appraisal-based holdings may be valued less frequently. Check appraisal dates, valuation policy, and subsequent-period adjustments.
Return is materially above a peer’s return Different risk, leverage, currency hedging, benchmark, fee basis, or cash flows. Normalize the definitions before calling it outperformance.
Large employer-security holding Concentration and sponsor-covenant risk are linked. Read limits, disclosure of related-party transactions, and the contingency plan.
Benefits exceed contributions for several years The plan is mature and relies on investment income or asset sales. Review liquidity buckets, cash-flow matching, collateral, and forced-sale scenarios.
Unexplained other liabilities or transfers Settlement, tax, administration, or restructuring items may be material. Request the note reconciliation and determine whether the item recurs.

Why jurisdiction changes the interpretation

IAS 26-style financial statements

IAS 26 focuses on a statement of net assets available for benefits, the changes in those net assets, and disclosure of valuation bases and significant investments. It does not create one universal funding ratio for every pension jurisdiction. Use the accompanying actuarial information to understand the promised-benefit liability.

U.S. ERISA funding notices

The U.S. Department of Labor model notice defines the funded percentage as plan assets divided by plan liabilities. The notice’s definitions, measurement date, and funding-status rules govern how a U.S. participant should read that figure; it should not be transplanted unchanged into another country’s regulatory basis.

UK defined-benefit funding

UK documents can show technical-provisions, low-dependency, and buy-out measures, each answering a different question. The Pensions Regulator’s 2026 estimates demonstrate why a scheme can be in surplus on one basis and not on another.

Dutch and other European disclosures

Dutch funding-ratio explanations and other national regimes may use prescribed discount curves, recovery rules, or policy buffers. Confirm the local definition before comparing a percentage with a UK or U.S. figure.

A practical annual checklist

  • Write down plan type, country, accounting standard, valuation date, currency, and funding basis.
  • Check asset valuation methods, concentration, employer investments, restricted cash, and other liabilities.
  • Reconcile opening assets to closing assets using contributions, investment income and gains, benefits, expenses, taxes, and transfers.
  • Record the promised-benefit liability and every material actuarial assumption.
  • Calculate assets divided by liabilities and label the basis and date beside the result.
  • Read net and gross returns, benchmark, fees, cash-flow method, nominal or real treatment, and at least five years of compounded history where available.
  • Compare expected benefit cash flows with liquid assets and collateral needs.
  • Review interest-rate and inflation hedging, liability duration, employer covenant, and stress scenarios.
  • For a trend or peer comparison, normalize dates, bases, assumptions, asset mix, return definitions, and accounting policies.
  • Escalate any unexplained restatement, overdue contribution, concentration, valuation lag, or liquidity shortfall to the plan administrator, trustee, or professional adviser.
