The practical answer: treat currency as a separate risk from the shares or bonds you buy. Start with the currency of your future spending, measure how much of the portfolio is exposed to each emerging-market currency, decide whether you want to keep or reduce that exposure, and then use diversification, fund-level hedging or derivatives under a written hedge and rebalancing rule. There is no universally correct hedge percentage.
What currency risk means for an emerging-market investor
Your home-currency return combines the performance of the local asset with the movement of the exchange rate. A stock that rises 10% in its local market can still produce a loss in your home currency if the local currency falls by more than 10% against it. The reverse is also true: currency appreciation can add to an otherwise modest local-market gain.
Emerging-market currencies usually have higher volatility, thinner liquidity and greater sensitivity to political, regulatory, economic and currency-control shocks than developed-market currencies. During stress, bid-ask spreads can widen, market access can deteriorate and a hedge may be expensive or temporarily impossible to roll.

- Currency exposure: the value of cash flows in the local currency relative to your base currency.
- Funding and liquidity exposure: the possibility that financing, margin or repatriation becomes difficult when markets are under pressure.
A diversified emerging-market fund can reduce country concentration, but diversification does not remove currency risk or the other risks of emerging markets.

Start with your liability and investment objective
The appropriate hedge depends on what the money is for, not on a rule that every foreign investment should be hedged.
Define the base and spending currencies
Write down the currency in which your net worth is measured and the currencies in which you expect to spend or repay liabilities. An investor whose future tuition, mortgage or operating costs are in US dollars has a different hedge need from one whose future spending is in Brazilian reais or Indian rupees.
Set the horizon and tolerable drawdown
A liability due in six months is more exposed to an adverse currency move than a retirement portfolio with a 25-year horizon. State the maximum loss you could tolerate over the relevant period and whether a temporary decline or a permanent shortfall is the larger concern.
Choose what you want currency to do
- Preserve home-currency value: hedge most of the exposure that funds a near-term liability.
- Reduce volatility: use a partial or rolling hedge while retaining some currency diversification.
- Keep local-currency upside and diversification: leave some or all exposure unhedged, accepting larger fluctuations.
- Match a foreign liability: retain assets and hedges in the liability currency rather than automatically converting everything to your home currency.
How emerging-market currencies move
Interest-rate differentials, inflation expectations, central-bank policy, fiscal and external balances, commodity prices, capital flows, political events, market liquidity and currency controls can all move exchange rates. These factors often interact: a loss of investor confidence can weaken a currency, raise local funding costs and trigger further outflows.
The US dollar is a particularly important driver. The Bank for International Settlements reports that dollar strength can reduce foreign investment in local-currency emerging-market assets by weakening investor balance sheets and risk appetite. It also notes that nonresident foreign-exchange hedging in emerging Asia remains relatively low, leaving some investors more exposed when the dollar rises.
As a date-specific example, an IMF assessment published in July 2024 said emerging-market currencies had declined about 4% year to date, on net, against the US dollar; it recorded declines of about 5% in Latin American currencies and 4% in Asian emerging-market currencies. Those figures describe conditions at that publication date, not a current quotation or forecast.

Measure the exposure before choosing a hedge
- List every holding’s currency. Look through fund reports to the currencies of the underlying securities, not only the currency in which the fund trades.
- Calculate the economic exposure. A company listed in one country may earn most of its revenue in another currency. For bonds, distinguish the currency of principal and coupons from the currency of the issuer’s revenues.
- Aggregate by currency and country. Include cash, deposits, private assets and derivatives. A portfolio can appear diversified by country while having a large implicit dollar or commodity sensitivity.
- Record the hedge ratio. Note whether each fund hedges none, a target percentage or a majority of assets, and whether the policy is measured monthly, quarterly or continuously.
- Identify timing mismatches. Compare the maturity of a hedge with the duration of the asset and with the date of your liability.
Use a simple exposure report showing currency, market value, percentage of total assets, hedge instrument, hedge maturity and the date for the next review. Recalculate after large contributions, withdrawals, rebalancing or market moves.
Choose among unhedged, partially hedged and fully hedged funds
For many individual investors, a fund that manages forwards internally is easier to operate than trading derivatives directly. The fund’s prospectus should state its target hedge ratio, permitted instruments, rebalance schedule, costs and treatment of local-currency holdings.
| Approach | What it does | Main benefits | Main limitations |
|---|---|---|---|
| Unhedged fund | Leaves currency exposure open. | Retains potential gains from local-currency appreciation; no explicit hedge-roll cost. | Home-currency volatility can dominate asset returns during a devaluation. |
| Partially hedged fund | Hedges a stated fraction, such as a strategic range. | Balances volatility reduction with some currency diversification. | Residual exposure remains; the target can drift between rebalances. |
| Fully or majority hedged fund | Uses forwards or related instruments to reduce most exposure to a reference currency. | Returns are driven more by the underlying bonds or shares than by exchange-rate changes. | Hedge costs, interest-rate differentials, basis risk and imperfect execution still affect results. |
“Fully hedged” is not the same as risk-free. A hedge may reference a broad currency basket while the securities use a different currency, or it may be rolled before the asset matures. The fund can still lose value from interest rates, credit spreads, equity prices, issuer defaults, political events and liquidity stress.
Questions to answer in a fund prospectus
- What currency is the hedge referenced to, and is the target a percentage of net assets or of the underlying currency exposure?
- How often are contracts rebalanced and rolled?
- Which forwards, futures or options are permitted, and how are collateral and cash managed?
- What were the historical tracking differences between hedged and unhedged share classes?
- What fees, trading costs and tax consequences apply in your jurisdiction?
- What happens if local markets close, capital controls apply or a counterparty cannot perform?
Local-currency versus hard-currency emerging-market debt
Local-currency bonds pay principal and interest in the issuer’s domestic currency. They add direct exchange-rate exposure for a foreign investor but can provide diversification and exposure to local interest-rate cycles. A falling local currency can offset a gain from higher local bond prices.
Hard-currency bonds are issued in a currency such as the US dollar. They reduce direct local-currency exposure for a dollar-based investor, but they do not remove risk: sovereign or corporate credit spreads, default, restructuring, US interest rates, political events and liquidity still determine returns. For an investor whose liabilities are not in the bond currency, a different conversion risk remains.
Recommended Free Tools
Choose between them by matching the bond currency to liabilities and by deciding how much local-rate and currency diversification your risk budget allows. “Hard currency” is not a synonym for “safe,” and “local currency” is not automatically unsuitable.

Do emerging-market stocks need to be hedged?
Equity hedging is a portfolio decision rather than a requirement. Long-horizon investors may accept currency volatility because foreign-currency exposure can diversify home-country assets and because companies’ revenues and costs may span several currencies. An investor with a near-term home-currency liability may prefer a hedge on the portion earmarked for that liability.
Consider the economic currency of the businesses, not just the exchange where shares trade. A company listed in an emerging market but earning mainly in dollars may have less local-currency sensitivity than its listing suggests; a local exporter can have the opposite profile.
Using forwards, futures and options directly
Forwards
A forward contract fixes the currencies, amount, settlement date and exchange rate for a future transaction. It can be tailored to a known liability or portfolio exposure, but it creates counterparty, collateral, valuation and rollover requirements. A forward sized to today’s holdings can become over- or under-hedged when asset values or currency weights change.
Futures and options
Exchange-traded currency futures and options have standardized contract sizes, fixed expirations and centralized clearing. They can improve transparency and reduce bilateral counterparty exposure, but require margin and may not match the exact currency, amount or maturity you need. Options can limit downside while preserving upside, but the premium can be substantial and implied volatility may jump during a crisis.
Cross-hedges and baskets
When a direct instrument is unavailable, a manager may hedge with a related currency or a basket. This introduces basis risk: the hedge can move differently from the securities. Document the relationship, its historical behavior and the circumstances in which it may break down.
Controls required for direct derivatives
- Written objectives, permitted instruments and maximum hedge or leverage limits.
- Daily valuation, margin forecasts and a source of liquid collateral.
- Counterparty limits, legal agreements and confirmation procedures for OTC trades.
- Rollover calendars with instructions for holidays, market closures and failed settlement.
- Independent reconciliation, escalation rules and records for tax and accounting.
The IMF’s 2024 work on sovereign foreign-exchange hedging emphasizes explicit risk targets, technical capacity, systems and controls, and legal and governance prerequisites. The same disciplines are appropriate for institutional and sophisticated individual portfolios.

Compare a hedge on eight decision axes
| Axis | What to check |
|---|---|
| Residual exposure | Target hedge ratio, currencies omitted and tolerance band. |
| Timing and basis | Rebalance frequency, contract maturity and mismatch with the assets. |
| Total cost | Management fee, spreads, forward points, option premium, margin funding and tax. |
| Liquidity | Normal and stressed bid-ask spreads, trading hours and redemption terms. |
| Counterparty protection | Central clearing, collateral, netting and the legal entity that stands behind an OTC trade. |
| Tracking difference | Performance versus the comparable unhedged benchmark after all costs. |
| Tax and accounting | Realization rules, treatment of gains and losses, withholding and reporting obligations in your jurisdiction. |
| Liability fit | Whether the hedge currency, size and maturity match the cash need. |
Set a hedge policy and rebalance it
- Write the target. Specify a strategic hedge ratio or range for each major currency and the reason for it.
- Set triggers. Define when to rebalance: a calendar date, a percentage-band breach, a liability change or a material shift in the portfolio.
- Separate strategic and tactical decisions. A temporary view that the dollar will rise should not silently replace the long-term liability hedge.
- Budget liquidity. Keep cash or high-quality collateral for margin, redemptions and unexpected rollover costs.
- Review costs and outcomes. Compare realized hedging cost, tracking difference and residual volatility with the policy objective.
There is no evidence-based hedge ratio that fits every emerging-market investor. A short-horizon investor matching a home-currency liability will generally have a stronger case for a high hedge than a long-horizon investor seeking currency diversification, but both choices should be tested against costs and severe scenarios.
Stress-test the plan before relying on it
Model at least these scenarios separately and together:
- A sharp depreciation in one or more local currencies.
- A broad US-dollar surge accompanied by emerging-market capital outflows.
- Widening bid-ask spreads and a decline in daily trading volume.
- A sudden rise in local or US interest rates that changes forward pricing.
- A temporary inability to roll a contract, repatriate cash or access a market.
- A hedge counterparty default or a margin call while asset prices are falling.
Measure the effect on total portfolio value, the cash needed to meet liabilities, collateral requirements and the percentage of the asset exposure that remains unhedged. Include a recovery rule: who can reduce positions, extend maturities or approve a temporary breach?
Common mistakes and how to correct them
Assuming diversification eliminates currency risk
Owning many countries can lower concentration, but a common dollar shock can move numerous currencies together. Track aggregate currency exposure rather than counting fund names.
Equating a dollar-denominated bond with a low-risk bond
Hard-currency debt still carries credit, sovereign, spread and liquidity risk. Evaluate the issuer and duration separately from the currency.

Ignoring hedge drift
Market movements can change the exposure faster than a quarterly rebalance. Use a tolerance band and review holdings after large moves.

Hedging without a liquidity plan
Forwards and futures can require collateral when the portfolio is already under stress. Hold appropriate liquid assets and know the broker’s margin rules in advance.
Chasing a currency forecast
Short-term exchange-rate predictions are uncertain, and a tactical hedge can conflict with a liability-matching objective. Document the purpose of every hedge and evaluate it against that purpose.
Overlooking jurisdictional details
Fund policies, fees, tax treatment, eligible derivatives and investor protections vary by country and product. Read the current prospectus and obtain tax or legal advice where the consequences are material.

The IMF has said foreign-exchange intervention is most defensible for unusually large shocks that threaten macroeconomic or financial stability, and should be coordinated with monetary, fiscal and macroprudential policy rather than used to avoid necessary adjustment. For portfolio investors, that means an official intervention is not a dependable substitute for a personal hedge plan.
The IMF’s July 2024 guidance urged vigilance, adverse-scenario planning and risk management as the central tenet of financial policy. Those principles translate into a practical investor rule: decide the exposure and the response before a market crisis, when liquidity and information are already deteriorating.
Frequently Asked Questions
Is a currency-hedged emerging-market fund always better than an unhedged fund?
No. Hedging can reduce home-currency volatility, but it adds trading costs, interest-rate differentials, tracking and basis risk. The better choice depends on your liabilities, horizon and willingness to retain currency diversification.
How often should an emerging-market currency hedge be reviewed?
Follow the fund’s stated schedule or your written policy, then review after large contributions, withdrawals, currency moves or changes in liabilities. A tolerance band prevents small fluctuations from creating unnecessary trading.
What’s actually slowing this PC down?
Pick the symptom - the matching free tool is one click away.
Can an individual investor use OTC foreign-exchange forwards?
Access and protections depend on the jurisdiction and provider. OTC trades lack a central clearinghouse, so counterparty, collateral, documentation and settlement risks must be assessed; losses can be substantial.
What information should I request before buying a hedged share class?
Request the current prospectus, target hedge ratio, reference currency, instruments, rebalance frequency, historical tracking difference, total fees, liquidity terms and tax treatment applicable to your jurisdiction.
