The safest way to judge a government bond is to analyze the issuer, the refinancing calendar, the bond contract and plausible shocks together. A credit rating or a high yield is only one input. Use the IMF–World Bank debt-sustainability approach to test whether debt can stabilize, whether bills can be paid when due, how the budget reacts to shocks, and what your specific bond would receive in a restructuring.

What you are actually measuring

Default risk is the possibility that a sovereign fails to pay interest or principal when the bond requires it, or otherwise triggers the legal definition of default. Restructuring risk is broader: the government may ask creditors to change payment terms before a missed payment, or may impose new terms after a missed payment. An exchange can reduce coupons, extend maturities, defer payments, reduce principal or combine several changes.

A country can be solvent over a long horizon yet suffer a liquidity crisis when a large maturity wall arrives. Conversely, a government may meet near-term payments while its debt path is becoming unsustainable. Your analysis therefore needs two separate questions:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Can the government generate the resources needed to stabilize its debt over time?
  • Can it obtain cash, foreign currency and market access when each payment falls due?

The IMF describes its debt-sustainability analysis (DSA) as a way to assess the current debt situation, identify vulnerabilities early and examine alternative debt-stabilizing policy paths. The low-income-country Debt Sustainability Framework (LIC-DSF) has been a cornerstone of international debt-sustainability assessments since April 2005. Its projections cover the next 10 years, use debt-burden indicators and thresholds, and add stress tests and country-specific judgment.

A practical evaluation framework

Question Evidence to collect Warning signs
Solvency Debt-to-GDP path, interest-to-revenue, external debt-to-exports, primary-balance assumptions and growth outlook Debt keeps rising in the baseline, interest absorbs revenue, or thresholds are breached repeatedly
Liquidity and refinancing Principal and interest calendar, maturity concentrations, reserves, market access, floating-rate resets and currency composition A large near-term maturity wall, thin reserves, short average maturity or dependence on one funding market
Shock resilience Scenarios for weaker growth, depreciation, higher rates, larger deficits and lower exports or commodity receipts Small shocks create unfinanceable debt-service or gross-financing needs
Policy and institutions Budget execution, fiscal rules, reserve policy, monetary framework, political constraints and record of meeting targets Repeated missed targets, off-budget borrowing, unstable policy or contested fiscal authority
Bond legal risk Prospectus, governing law, currency, ranking, security, acceleration, cross-default, exit-consent and collective-action clauses Foreign-currency exposure, weak creditor protections, broad cross-defaults or unfamiliar collective-action mechanics

Threshold breaches are warning signals, not automatic default forecasts. Official frameworks combine mechanical indicators with judgment about the country, its institutions and the financing environment.

Step 1: Build an issuer and bond file before looking at the yield

Save the latest prospectus, offering circular, final terms, financial statements, budget documents, debt-management strategy, reserve data and any official DSA. Record the bond’s International Securities Identification Number (ISIN), issue size, outstanding amount, payment dates, coupon type, maturity, currency, governing law and listing venue. The terms in the actual documentation control your rights; a data terminal summary may be stale or omit a clause.

Create a payment calendar covering at least the next five years and preferably the full life of the bond. Include:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Every coupon and principal payment in the bond’s payment currency.
  • Other sovereign maturities that compete for the same cash or foreign exchange.
  • Floating-rate reset dates and any inflation, exchange-rate or commodity indexation.
  • Domestic and external debt that can be rolled over only if markets remain open.
  • Potentially callable or puttable securities and their exercise windows.

Separate central-government debt from guaranteed state-owned-enterprise liabilities, public-private partnerships, arrears and central-bank obligations. Classification varies by country, so note exactly what each published debt figure includes.

Step 2: Test solvency with a realistic debt path

Start with the debt indicators

Review public-debt-to-GDP, interest-to-revenue and external-debt-to-exports. Debt-to-GDP shows the scale of obligations relative to the economy; interest-to-revenue shows how much of the tax base is already committed; external-debt-to-exports highlights the ability to earn foreign currency for external payments. None is sufficient alone.

Read the projected primary balance—the budget balance before interest—and ask whether the assumed adjustment is politically and administratively plausible. A plan that requires an abrupt, permanent surplus deserves more skepticism than one supported by legislated measures, credible expenditure controls and a track record of execution.

Understand the debt-dynamics arithmetic

As a rough guide, the debt ratio tends to rise when the effective interest rate exceeds nominal economic growth and the primary deficit is large. A simplified relationship is:

change in debt-to-GDP ≈ (effective interest rate − nominal GDP growth) × starting debt-to-GDP − primary balance

The calculation is not a forecast. It omits exchange-rate effects, privatization receipts, valuation changes, arrears and other stock-flow adjustments. Use it to identify which assumptions drive the result, then reconcile it to the government’s published financing plan.

Interrogate growth and inflation assumptions

Compare the baseline with recent potential growth, demographics, investment, productivity and the country’s export capacity. High inflation can reduce the real value of local-currency debt, but it may also raise interest rates, weaken the currency, increase indexed payments and damage the tax base. If debt is foreign-currency denominated, depreciation can increase the local-currency debt ratio even when the nominal debt is unchanged.

Use thresholds as screening tools, not verdicts

The LIC-DSF assigns debt-carrying capacity using policy and institutional strength and applies indicative thresholds to debt and debt-service measures. The IMF–World Bank framework then combines those mechanical signals with judgment. A ratio below a threshold does not guarantee repayment; a ratio above one does not prove an imminent default. Concentrated maturities, contingent liabilities, reserve adequacy and access to official financing can materially change the assessment.

Step 3: Analyze liquidity and refinancing risk

Map the maturity wall

Plot annual principal and interest payments for the sovereign as a whole, not just the issue you are considering. Look for years when domestic bills, external bonds, syndicated loans and official repayments cluster. A government may need to refinance a large amount even if its annual deficit is small.

Calculate gross financing needs: the budget deficit plus amortizations, interest and other financing items. Compare them with cash balances, expected tax receipts, domestic investor capacity, external market access and committed official disbursements. A plan that depends on issuing a large volume of bonds every month is vulnerable to a temporary market closure.

Check currency and rate exposure

List debt by currency and by fixed or floating rate. Foreign-currency debt creates a mismatch when government revenue is mainly in local currency. Floating-rate debt can reprice quickly after a global or domestic rate shock. Inflation-linked debt protects investors from inflation but raises the issuer’s payment burden when prices accelerate. The IMF’s DSA framework specifically reviews maturity, interest-rate structure, indexation and creditor composition.

Assess reserves and market access

Compare usable foreign-exchange reserves with upcoming external debt service, imports and potential capital outflows. Gross reserves can overstate protection if they include encumbered assets, swap lines that cannot be drawn freely or assets needed for monetary operations. Examine auction bid-to-cover ratios, the investor base, rollover rates and the share of short-term bills. A country dependent on a small group of nonresident investors can lose market access faster than one funded by a stable domestic savings base.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Step 4: Stress-test the plan instead of trusting one forecast

Run at least the following scenarios against the debt path and financing calendar:

  1. Growth shock: reduce real and nominal growth for several years and allow weaker tax receipts.
  2. Currency shock: depreciate the local currency and revalue foreign-currency debt and interest.
  3. Interest-rate shock: raise rates and apply the increase when floating-rate debt resets or maturing debt is refinanced.
  4. Fiscal shock: widen the primary deficit because of subsidies, disasters, elections, bank support or state-enterprise losses.
  5. Export or commodity shock: reduce foreign-exchange earnings and related fiscal revenue.
  6. Market-access shock: assume the government cannot issue external debt for a defined period and must rely on reserves, domestic funding or official support.

For each case, record the peak debt ratio, interest-to-revenue, gross financing needs, reserve depletion and the year in which funding becomes insufficient. Combine shocks where they are economically linked: a commodity-price fall may weaken growth, reduce revenue and depreciate the currency simultaneously.

The purpose is early warning and vulnerability assessment, not a single-point probability. Ask whether the government has credible measures to close the gap, how quickly those measures could operate and who would provide bridge financing.

Step 5: Judge institutions and policy credibility

Numbers are only as reliable as the institutions producing and implementing them. Read the fiscal strategy and compare budget assumptions with outturns for several years. Check whether revenue forecasts, capital-spending plans and state-enterprise transfers are routinely revised.

Fiscal and monetary checks

  • Is there a functioning medium-term expenditure framework and an independently monitored fiscal rule?
  • Does the treasury publish arrears, guarantees and public-private partnership commitments?
  • Can the central bank pursue its stated monetary framework, and are reserves managed transparently?
  • Are budget deviations corrected during the year, or deferred through arrears and off-budget vehicles?
  • Does the legislature or coalition structure make the required adjustment feasible?

History matters. Repeatedly meeting debt targets, publishing timely data and implementing difficult measures can lower execution risk. Repeatedly missing targets, changing definitions or delaying audits raises it. The official frameworks classify debt-carrying capacity partly through policy and institutional strength, but the classification remains an input to country-specific judgment.

Step 6: Read the bond contract for restructuring outcomes

Two bonds from the same government can have different legal and economic outcomes. Read the operative clauses, not just the headline coupon.

Term Why it matters in distress Questions to ask
Payment currency and place Determines currency-conversion and transfer risk Can payment be made in another currency? Are there payment-agent or capital-control provisions?
Ranking and security Influences priority and collateral in a restructuring Is the debt senior, subordinated, secured or guaranteed? Are there negative-pledge limits?
Governing law and jurisdiction Controls interpretation, enforcement and available remedies Which courts hear disputes, and where are assets or payment systems located?
Acceleration Can holders demand immediate payment after a breach? What event triggers acceleration, and what holder percentage is required?
Cross-default or cross-acceleration Problems on another obligation may affect this bond Which debts count, what thresholds apply and are there cure periods?
Collective-action clauses (CACs) A qualified majority may bind all holders in a series or across aggregated series What voting thresholds, aggregation rules, disenfranchisement rules and reserved matters apply?
Exit-consent provisions Accepting an exchange may allow changes to nonpayment terms of the old bond Which clauses can be amended, and what vote is required?
Tax, indexation and events of default Changes the cash received and the leverage of negotiations Are payments tax grossed-up? How are index values verified? What constitutes a default?

Enhanced CACs can make a restructuring faster by allowing a qualified majority to bind all holders in one series or across aggregated series. That can reduce a minority holder’s ability to block an exchange. The legal effect depends on the exact wording, governing law and issue date; have counsel review unfamiliar terms before relying on them.

Step 7: Interpret IMF involvement and other restructuring signals

An IMF-supported program is evidence that financing and policy conditions are being assessed, not a guarantee that every bond will be repaid in full. The IMF states that sovereign authorities, with legal and financial advisers, decide whether to restructure and on what terms. The Fund cannot force creditors to forgive loans or interfere in bilateral debt contracts.

A pre-restructuring DSA and macroeconomic framework are used to determine the financing and debt relief needed to restore sustainability. The 2026 Global Sovereign Debt Roundtable playbook describes this required relief as a “restructuring envelope” that closes the financing gap and returns debt to a sustainable path.

Distinguish these events:

  • Reprofiling: payment dates move out, often with limited changes to present value.
  • Maturity extension: principal is paid later, reducing near-term liquidity pressure.
  • Coupon reduction or deferral: interest cash flow falls or is postponed.
  • Principal reduction: face value is cut, creating a direct loss.
  • Exchange offer: holders swap old securities for new ones under specified terms.
  • Formal payment default: a required payment is missed or a contractual default event occurs.

Negotiations can begin before a missed payment. A voluntary-looking exchange may still produce a loss if failure to accept leaves a holder exposed to a coercive offer or collective-action vote. Read the offer memorandum and compare the new instruments’ present value, legal protections, currency and liquidity with the original bond.

How to compare two sovereign bonds

Compare bonds on a common currency and horizon, then adjust for the issuer’s financing need and the issue’s legal position. A higher yield can compensate for risk; it does not remove default or restructuring risk.

Do not compare a 10-year foreign-currency bond with a two-year local-currency bill solely by yield. Duration, currency volatility, inflation, liquidity and the chance of a forced exchange can dominate the quoted spread.

Why ratings, spreads and models are not enough

Ratings summarize an agency’s opinion under its methodology and can change after market conditions have already deteriorated. Bond spreads and credit-default-swap prices reflect investor demand, hedging and liquidity as well as expected loss. They can be distorted when the issue is small or trading is thin.

The IMF’s market-access framework combines model outputs with country-specific judgment and notes that its models focus on broader sovereign stress, while rating agencies focus more directly on default and restructuring events. Treat ratings, spreads and CDS pricing as inputs to a documented analysis, not as guarantees or universal default probabilities. The cited official frameworks do not publish one universal, investor-facing default-probability statistic.

A repeatable pre-purchase worksheet

  1. Define the exposure: write down investment amount, base currency, holding period and maximum acceptable loss.
  2. Collect primary documents: obtain the current prospectus, debt strategy, budget, reserves and official DSA.
  3. Reconcile the debt: identify what is included, excluded or guaranteed and note any data breaks.
  4. Build the calendar: map sovereign-wide maturities, interest, resets, calls and puts.
  5. Run the baseline: test debt ratios, primary balance, growth, inflation and financing needs.
  6. Run shocks: apply growth, currency, rate, fiscal, export and market-access scenarios.
  7. Read the clauses: record governing law, ranking, CAC thresholds, aggregation, acceleration and cross-default terms.
  8. Assess policy execution: compare targets with outcomes and identify political or institutional constraints.
  9. Estimate outcomes: model the cash flows of a reprofiling, exchange, coupon cut and principal haircut; show assumptions and a range rather than a single precise recovery number.
  10. Set monitoring triggers: define the debt ratio, reserve level, auction rollover, spread, policy or legal developments that would make you reduce exposure.

Red flags that warrant a higher risk premium or no purchase

  • Debt rises under the government’s own baseline and requires heroic growth or primary-surplus assumptions to stabilize.
  • Interest payments consume a rapidly increasing share of revenue.
  • Large principal maturities coincide with low reserves, weak auctions or restricted market access.
  • Foreign-currency debt is high while exports and reserves are falling.
  • Floating-rate or indexed obligations reprice faster than revenue can adjust.
  • Budget data exclude guarantees, arrears or state-enterprise losses that are likely to return to the sovereign balance sheet.
  • Authorities repeatedly revise statistics, miss fiscal targets or delay corrective measures.
  • The bond’s governing law, CAC or cross-default terms are unclear, and you cannot obtain the original documentation.
  • The yield appears attractive only because the bond is illiquid, difficult to deliver or exposed to a concentrated investor base.

What to monitor after buying

Risk changes before a rating does. Recheck the maturity calendar, reserve coverage, auction results, budget execution, primary balance, inflation, exchange rate, commodity or export receipts and official-program reviews at each reporting cycle. Read amendments, exchange offers and consent solicitations promptly: voting deadlines and aggregation mechanics can determine whether your bond is altered.

Keep a dated record of your assumptions. When new data arrive, change one assumption at a time and then rerun the combined stress case. This shows whether deterioration comes from growth, the currency, rates, fiscal policy or refinancing access, and prevents a comforting headline yield from replacing a current risk assessment.

Bottom line

Before buying a government bond, require a debt path that is plausible, a refinancing calendar that can be funded, resilience to realistic shocks, institutions capable of delivering the plan and contract terms you understand. If any one of those pillars fails, treat the quoted yield as compensation for a potentially large and uncertain loss—not as proof that the bond is cheap.
