Use a two-pass process. First make the numbers comparable by aligning fiscal period, currency, accounting basis, ratio definitions and peer group. Then combine profitability, cash conversion, leverage, liquidity and valuation with the operating measures that drive each sector. A low P/E or P/B is not automatically cheap: the multiple is attractive only when earnings quality, balance-sheet risk and future returns justify it.

Why the same ratio cannot judge every sector

Financial ratios help assess valuation, profitability, liquidity and solvency, and compare a company over time or with companies in the same industry. The National Institute of Securities Markets (NISM) sets out this purpose and standard formulas in its financial-ratio guidance. However, a bank’s deposits and borrowings are operating inputs, while a power utility’s debt finances physical assets. Treating both with one threshold can produce a false conclusion.

Use sector peers first, then make a cross-sector comparison based on risk-adjusted returns, cash generation and valuation. A ratio should answer a specific question: Is the business earning enough on its capital? Can it pay obligations? Are reported profits turning into cash? Is the market price reasonable for the risks and growth on offer?

Pass one: make the dataset comparable

  1. Fix the period. Compare the same fiscal year or the same trailing period. Do not place a full-year result beside a nine-month result without labeling the difference.
  2. Use one accounting basis. Keep consolidated figures together and standalone figures together. Note changes in accounting standards, exceptional items, discontinued operations and restatements.
  3. Align currency and units. Convert values consistently and state whether amounts are in thousands, millions or billions. Ratios can still be distorted when one company reports in nominal currency and another in constant currency.
  4. Recalculate definitions. Record the numerator and denominator for every ratio. For example, debt-to-equity may use interest-bearing debt only or total liabilities; EBITDA may be reported before or after lease costs.
  5. Match dates and forecast status. A price-to-earnings ratio based on a current share price and last year’s earnings is historical; a ratio using an analyst estimate is forward-looking. Never mix the two in one table without labeling them.
  6. Choose genuine peers. Separate regulated transmission, distribution and merchant generation; separate banks by business model and asset quality; and distinguish integrated cement producers from grinding-only operations.

The core ratio toolkit

Ratio Formula What it tells you Important qualification
Gross margin (Revenue − cost of goods sold) ÷ revenue Pricing power and direct-cost control Useful mainly where companies classify production costs consistently
Net margin Net profit ÷ revenue Profit retained from each unit of sales Check tax, finance costs and one-off gains or losses
ROE Net income ÷ shareholder equity Return generated on owners’ capital High leverage or a small equity base can inflate it
ROCE Operating profit ÷ capital employed Return on debt and equity invested in operations Use an average capital base where possible
Debt-to-equity Total debt ÷ shareholder equity Financial leverage Specify whether leases and preference capital are included
Interest coverage EBIT ÷ interest expense Ability of operating earnings to meet interest Compare with cash-flow coverage when profits include non-cash items
Cash-flow-to-sales Operating cash flow ÷ revenue How much reported sales become operating cash Working-capital timing can move the ratio between years
Operating-cash-flow interest coverage Operating cash flow ÷ interest expense Cash capacity to pay interest Use the same period and consistent interest definition
Debt-service coverage Operating cash flow ÷ total debt service Capacity to meet interest and scheduled principal State whether debt service includes leases or only bank borrowings
Free-cash-flow yield Free cash flow ÷ market capitalisation Cash return on the price paid for equity Normalize maintenance and expansion capital expenditure

These cash-flow and coverage concepts are also described by NISM in its cash-flow and coverage guidance. Calculate ratios from the statements instead of copying a data-provider label when definitions are unclear.

How to evaluate banking stocks

For a bank, deposits, borrowings and interest expense are part of the operating engine. Enterprise-value measures that treat debt as a financing add-on are therefore less informative than balance-sheet and asset-quality measures. The central question is whether the bank can grow while preserving the value of its loan book and capital.

Profitability and franchise economics

  • Net interest margin (NIM): compare interest earned on loans and investments with the cost of funds. Read NIM beside the funding mix; a high margin funded by unstable or expensive deposits may not persist.
  • Return on assets (ROA) and ROE: ROA shows earnings on the asset base, while ROE reflects the shareholder return after leverage. A rising ROE caused only by thinner capital is not equivalent to better underwriting.
  • Cost-to-income: measures operating efficiency. Check whether a low ratio reflects sustainable digital or branch productivity rather than deferred investment.
  • Loan and deposit growth: compare growth rates, pricing and the quality of new customers. Rapid loan growth with weakening collections can make current profit look better than through-cycle earnings.

Asset quality, provisions and capital

  • Gross and net non-performing assets (NPA): gross NPA shows stressed loans before provisions; net NPA shows what remains after provisions.
  • Provision coverage and credit cost: test whether provisions are adequate for slippages, restructurings and recoveries. Falling credit cost during aggressive growth can reverse later.
  • Slippage and recovery trends: examine new problem loans, write-offs and cash recoveries, not just the closing NPA percentage.
  • Capital adequacy: compare CET1 and total capital buffers with regulatory requirements and the bank’s own growth plan. The Reserve Bank of India identifies capital adequacy, NPA classification, exposure limits and liquidity coverage as core supervisory metrics in its regulatory comparison material.
  • Liquidity coverage and concentration: review the liquidity buffer, maturity mismatch and exposures to a borrower, sector or geography. A bank can be profitable and still vulnerable to a funding shock.

Bank valuation

Price-to-book (P/B) is usually more useful for banks than EV/EBITDA because deposits and other liabilities are integral to the business. Compare P/B with sustainable, provision-adjusted ROE, capital needs and asset quality. A bank trading below book value may be discounting weak recoveries, future dilution or an inadequate provision buffer; a premium requires durable returns above the cost of equity.

How to evaluate defence stocks

Defence businesses often report uneven revenue because contracts are delivered through milestones. Begin with the order book and new order intake, then establish how much can be executed, when it will be billed and at what margin. There is no single verified defence-ratio standard, so use issuer filings and procurement disclosures for definitions and dates.

Turn orders into an earnings estimate

  • Order-book quality: reconcile the headline value to disclosed contracts, customer, scope, delivery schedule, funding and cancellation clauses. An unsigned memorandum or an unfunded option is not equivalent to a firm order.
  • Execution and revenue conversion: compare order intake with revenue recognition and milestone billing. Delays can leave an impressive order book but little near-term cash.
  • Receivable days and working capital: inspect customer advances, unbilled revenue, inventory and overdue receivables. Government customers can be creditworthy yet slow-paying.
  • Margin and return measures: track EBITDA margin, EBIT margin and ROCE by program where disclosed. Fixed-price contracts can lose margin when labour, components or imported inputs rise.
  • Operating cash flow and capex: reconcile cumulative cash generation with cumulative reported profit. Persistent cash deficits may indicate milestone timing, inventory build or weak contract economics.

Risk adjustments

Measure customer and platform concentration, export share, dependence on a single procurement program, technology qualification and supply-chain bottlenecks. Read contract-price adjustment or cost-escalation clauses, warranty obligations and termination rights. Normalize earnings across several delivery years before accepting a low P/E; one unusually profitable milestone can make a cyclical multiple appear inexpensive.

How to evaluate power stocks

Power analysis changes with the business model. Regulated transmission or distribution earns under tariff rules, while merchant generation depends on market prices and dispatch. Separate those economics before comparing returns or leverage.

Operating and regulatory measures

  • ROE and ROCE: compare returns with the allowed return for regulated assets and with the cost of capital for new projects.
  • Net debt-to-EBITDA, interest coverage and debt-service coverage: assess both accounting earnings and operating cash available for interest and principal.
  • Plant availability or plant-load factor: availability measures readiness; plant-load factor captures actual utilisation. Use the measure appropriate to the asset and disclose the period.
  • Tariff structure and fuel pass-through: determine whether approved tariffs recover fuel, purchased power, operating costs and financing costs. Merchant plants need a separate view of contracted versus spot exposure.
  • Heat rate and fuel efficiency: where disclosed, compare heat rate, fuel quality and logistics costs. Higher fuel prices without pass-through can compress margins quickly.
  • Receivable days and regulatory receivables: identify overdue amounts, disputed tariffs and the counterparties expected to pay. Booked revenue is not equivalent to collected cash.
  • Commissioning and capex: track project milestones, cost overruns, completion dates and whether incremental capacity is expected to earn more than its financing cost.

Questions that expose weak power earnings

  • Are tariffs approved, collectible and indexed to the relevant fuel or inflation measure?
  • Is utilisation supported by long-term contracts or dependent on volatile spot prices?
  • Can the balance sheet fund construction until commissioning and the first cash receipt?
  • Are regulatory receivables growing faster than revenue?

How to evaluate cement stocks

Cement is capital intensive and cyclical. The useful comparison is not just margin; it is the profit and cash generated per tonne across a complete price and demand cycle, after energy, freight, maintenance and expansion spending.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Unit economics and capacity

  • Dispatch or sales volume: track volume growth separately from price growth.
  • Realisation per tonne: compare product mix, geography and premium-brand contribution before attributing changes to pricing power.
  • EBITDA or operating profit per tonne: this isolates unit economics and helps compare plants with different scale.
  • Capacity utilisation: low utilisation spreads fixed costs over fewer tonnes; high utilisation can support margins but may signal an approaching capacity constraint.
  • Energy and freight cost: monitor fuel, electricity, petcoke or coal exposure, transport distance and alternative-fuel usage.

Returns, leverage and the cycle

Pair ROCE with net debt-to-EBITDA, interest coverage, operating cash flow and maintenance capex. Expansion returns should be tested against a conservative utilisation and price assumption, not the peak of the cycle. Compare several years of margins and cash flow so that a temporary boom does not define normalized earnings.

Power Cement Limited’s FY2025 annual report provides an example of a company-level ratio table: plant capacity utilisation was 66.51%, ROE 3.46%, ROCE 12.62%, interest coverage 1.50 times and EBITDA-to-sales 18.68% (FY2025 annual report). These are issuer-specific FY2025 figures, not sector benchmarks. Use the same definitions and period when comparing another cement producer.

Choosing the right valuation multiple

Sector Most useful starting measures What must accompany them
Banks P/B, ROE and ROA NIM, NPA, provisions, capital and liquidity
Defence P/E or EV/EBITDA on normalized earnings Order quality, execution, receivables, margins and customer concentration
Power EV/EBITDA, P/E and dividend yield where relevant Net debt, debt service, tariff recovery, utilisation, fuel economics and capex
Cement EV/EBITDA, P/E and replacement or asset-value context Volume, realisation, profit per tonne, utilisation, energy, freight and cycle position

Apply the same price date, fiscal period, currency and accounting basis to every multiple. Dividend yield is meaningful only when the payout is funded by recurring cash and does not compromise required capital expenditure or regulatory capital. EV/EBITDA is useful for asset-heavy companies, but lease treatment, minority interests and maintenance capex can make two apparently similar multiples incomparable.

A repeatable comparison workflow

  1. Collect primary documents. Pull each company’s latest annual report, regulatory filing and investor presentation. Note publication date, reporting period and whether figures are consolidated.
  2. Build a sector peer table. Include growth quality, profitability, balance-sheet resilience, cash conversion, regulatory or contract risk, capital intensity, cycle exposure and valuation.
  3. Recalculate key ratios. Show the numerator, denominator, units and averaging convention. Flag any ratio copied from management that cannot be reconciled to audited statements.
  4. Test the operating driver. For banks, test loan quality and funding; for defence, order execution and collections; for power, tariffs and utilisation; for cement, tonnes, pricing and input costs.
  5. Stress the downside. Model higher funding costs, weaker utilisation, delayed defence milestones, tariff disputes, fuel inflation or a cement downcycle. Observe effects on interest coverage, cash flow and covenant headroom.
  6. Explain the multiple. State why the company deserves its valuation relative to peers: superior sustainable ROE, better cash conversion, lower leverage, stronger contracts or a temporary discount with a credible recovery path.

Common mistakes and how to correct them

  • Comparing unlike periods: rebuild the table on one fiscal or trailing period.
  • Calling a low P/E cheap: check whether earnings are cyclical, one-off or unsupported by cash.
  • Using ROE alone: decompose leverage, margins and asset turnover; then add asset quality for banks.
  • Treating an order book as revenue: verify contract status, funded value, delivery dates and working-capital needs.
  • Ignoring receivables: reconcile revenue with collections and disclose disputed or regulatory balances.
  • Using peak-cycle margins: calculate a multi-year or mid-cycle margin and test downside pricing.
  • Hiding definition differences: document debt, EBITDA, capital employed and interest conventions beside every ratio.
  • Overlooking dilution and capex: include planned equity issuance, maintenance spending and project funding in the valuation case.

What a decision-ready conclusion looks like

A useful stock comparison ends with a reasoned trade-off, not a ranking by one ratio. Identify the return driver, the cash evidence supporting it, the balance-sheet buffer, the sector-specific failure mode and the price paid for that package. Ratios are signals; the investment case is the connection between operating reality, sustainable returns, financial resilience and valuation.
