Detecting shadow AI starts with visibility, not a blanket ban. Combine network and cloud-app discovery with identity, endpoint, browser, DLP and audit telemetry; classify each discovered tool by data and operational risk; then give employees approved alternatives, clear prohibited-data rules and a safe reporting route. Block only the applications or agents whose risk justifies the business impact.

Microsoft defines shadow AI as “consumer-facing AI applications and standalone agents deployed across your organization without IT visibility or approval.” That definition includes more than people visiting a public chatbot. Browser extensions, coding assistants, SaaS model providers, plug-ins and autonomous agents can all process company information or act with a user’s permissions.

Why shadow AI is a governance problem, not just an inventory problem

Unapproved AI creates four linked risks: information can leave the organization, an employee can breach a legal or contractual duty, an unvetted service can introduce security weaknesses, and investigators may have no reliable record of what was sent or returned. A software inventory that lists an application but cannot show its users, prompts, uploads, retention terms or actions is not sufficient for incident response.

Risk varies by use. Asking a public tool to rewrite a paragraph of already-public marketing copy is different from uploading source code, a customer export or an acquisition plan. An agent that can create tickets, send messages or change cloud resources is more consequential than a read-only assistant. Your controls should therefore be proportional to the data and authority involved, rather than treating every AI site as equally dangerous.

What you need to see before you enforce a rule

Use several telemetry layers because no single source sees every path. A user may access an AI site from a managed browser, call a model through an application programming interface, install a local assistant, or authorize an agent inside a SaaS application.

Network and cloud-app discovery

Microsoft Entra Global Secure Access can analyze internet and Microsoft 365 traffic, identify generative-AI applications, SaaS model-context-protocol (MCP) servers and model-provider frameworks, and match findings to the Defender for Cloud Apps catalog. Administrators can review users, usage statistics, risk scores and bytes transferred. Those signals support user education, monitoring policies and selective blocking.

Network discovery is useful for finding destinations and transfer volume, but a destination name alone does not reveal whether a prompt contained personal data or confidential code. Retain the associated identity, device, timestamp and policy decision so a later review can connect traffic to a business event without collecting more content than your legal basis permits.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Purview and Defender activity controls

Microsoft documents Defender for Cloud Apps and Microsoft Purview data-security posture management for AI (DSPM for AI) as ways to discover, monitor and block AI applications. Purview activity explorer and audit logs can expose user interactions, data-loss-prevention (DLP) matches and sensitive-information detections. Policies can target generative-AI applications and use browser and endpoint controls.

Configure retention and access to these logs deliberately. Security investigators may need event details, while most managers need only aggregate usage and policy outcomes. Limit who can inspect prompt content, document the purpose of collection and align retention with your records, privacy and labor requirements.

Endpoint and agent discovery

The Microsoft 365 Shadow AI admin-center preview detects supported unmanaged agents and reports traffic, users, recent activity, scanned devices, operating systems and last-seen data. Its documented prerequisites include Frontier preview enrollment, Defender for Endpoint, Microsoft 365 E5, Intune-enrolled managed Windows devices and appropriate administrative roles. Current blocking applies to supported managed Windows devices. Preview scope and the list of supported agents can change, so treat this feature as an additional signal rather than your only inventory.

Audit logs as a control requirement

CISA, the Office of Management and Budget, the Office of the National Cyber Director and Microsoft all identify high-quality audit logs as necessary for network defense and recommend that technology providers make those logs available by default. When you evaluate an AI service, ask whether logs show authentication, prompts or file transfers where appropriate, tool calls, administrator actions, retention, export and deletion. “Has an API” is not the same as “has an investigation-ready audit trail.”

Employee disclosure and business-owner interviews

Telemetry misses unsanctioned browser profiles, personal devices, offline local models and tools hidden behind another application. Give staff a non-punitive way to disclose what they use and why. Interview department owners about recurring tasks such as drafting, translation, coding, research and support. Voluntary reports often reveal the approved alternative that would remove the incentive to circumvent IT.

Build a defensible shadow-AI inventory

Start with a time-bounded baseline, then make the inventory continuous. Record enough context to make a decision and enough history to prove what decision was made.

  1. Collect discovery data. Export cloud-app findings, DNS, secure-web-gateway, proxy and firewall records; endpoint software and browser-extension inventories; identity sign-ins; and available AI activity and DLP events.
  2. Normalize names. Merge aliases, mobile and web versions, model-provider domains, embedded assistants and agents that use the same backend. Record the product and the provider separately when they differ.
  3. Attach ownership. Map each event to a user, group, device, department and manager. Flag service accounts and shared accounts for separate investigation.
  4. Capture purpose and data. Ask the user or business owner what task the tool performs, which data classes it receives, whether outputs enter a business record and whether the tool can take actions.
  5. Record vendor terms. Document identity integration, model-training and retention terms, subprocessors, processing geography, breach notice, deletion, export, support access and available audit logs. Save the terms version and review date.
  6. Assign a disposition. Mark the tool approved, approved with conditions, pending review, exception, education required, restricted or blocked. Include the decision owner and expiry date.
  7. Reconcile regularly. Compare new network, endpoint and identity observations with the catalog. Investigate unknown tools and stale exceptions instead of assuming that silence means non-use.
Inventory field Why it matters Example value
Application or agent Identifies the service and prevents duplicate records. Web assistant, coding extension or autonomous ticket agent
User, group and device Defines affected people, access scope and containment options. Finance group, managed Windows laptop
First and last seen Shows whether use is current and supports incident timelines. UTC timestamps from identity or network logs
Data and actions Determines confidentiality and operational impact. Customer identifiers; can send email or modify tickets
Vendor controls Tests whether the service can meet security and legal requirements. Training opt-out, retention period, SSO, exportable audit log
Decision and expiry Creates accountability and prevents permanent exceptions. Approved with DLP; review in 90 days

Score risk by exposure, authority and controllability

Use a documented scoring method so two similar tools receive similar treatment. A simple model rates each factor low, medium or high and records evidence for the rating.

Factor Questions to answer High-risk indicators
Data sensitivity What can users paste, upload or expose through connectors? Credentials, regulated personal data, payment data, source code, trade secrets or unreleased transactions
Model handling Are prompts retained, used for training, reviewed by people or sent to subprocessors? Unclear training use, indefinite retention or no deletion control
Identity and access Does it use SSO, strong authentication and group-based access? Personal accounts, shared credentials or no administrator control
Agent authority Can it read systems, call plug-ins or act without confirmation? Autonomous writes, external messages, code deployment or privileged API tokens
Legal and geographic exposure Where is data processed and which obligations apply? Cross-border processing without an approved basis or missing contractual terms
Security and auditability Can you monitor activity, revoke access and investigate? No usable logs, weak isolation, unknown vulnerabilities or no incident contact
Business necessity Is there an approved service that meets the same need? High-risk tool used for a task available in a sanctioned platform

Raise the final risk when several medium factors combine. For example, an assistant with moderate data sensitivity but permission to send messages autonomously may warrant the same control as a high-sensitivity read-only tool. Record the reasoning; the score is a decision aid, not a substitute for legal, privacy or security review.

Write a policy employees can actually follow

Define approved tools and uses

Publish a current catalog with the service name, permitted data classes, allowed groups, required account type, logging status and owner. State the approved use cases, not merely the product name. “Draft internal summaries from public material” is actionable; “use AI responsibly” is not.

Prohibit specific data classes

Unless a separately approved workflow says otherwise, prohibit pasting or uploading credentials, authentication tokens, payment-card data, sensitive personal information, protected health information, confidential customer material, source code, security findings, legal advice, merger information and information subject to a contractual non-disclosure obligation. Reference your organization’s data-classification labels so employees can identify the rule at the moment of use.

Set review requirements for outputs

Require a human to verify factual claims, calculations, citations, code, accessibility, bias and licensing before an output reaches a customer, regulator, employee record or production system. Require disclosure or labeling where professional, contractual or regulatory rules demand it. AI output is a draft, not evidence that a control was performed.

Control records and retention

Specify when prompts, source documents and outputs become business records, who owns them and how long they are retained. Do not retain full prompt content merely because a platform can; collect the minimum needed for security, compliance and incident response.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Provide a reporting and exception path

Give employees a simple form or service-desk route to report a tool, request an approved alternative or seek a time-limited exception. Ask for the task, data types, users, urgency and vendor terms. Define an approver, compensating controls and an expiry date. A clear route reduces the pressure to hide useful work.

Explain consequences and train by scenario

Teach staff how to recognize public versus enterprise accounts, remove hidden metadata, avoid uploading whole documents when a redacted excerpt is enough and report accidental disclosure immediately. Use short scenarios for recruiting, customer support, software development, finance and human resources. Apply discipline consistently, but distinguish an honest low-risk mistake from deliberate high-risk disclosure.

Protect prompts, files and connected systems

Start with DLP and sensitive-information detection

Create DLP rules for prompts, uploads and copy-and-paste destinations. Match your sensitive-information types and classification labels, then test false positives with representative work. Begin in audit or alert mode, tune the rules, and move high-confidence cases to blocking. Provide an override path that records a business justification when a legitimate task is interrupted.

Use least privilege for agents and integrations

Give an agent only the repositories, mailboxes, APIs and actions required for its stated task. Prefer read-only permissions, separate service identities, short-lived tokens and approval before an external message, deletion, financial transaction or production change. Revoke unused connectors and rotate credentials after an incident or ownership change.

What’s actually slowing this PC down?

Pick the symptom - the matching free tool is one click away.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Apply identity, browser and endpoint controls

Use strong authentication, conditional access and group-based assignment. On managed browsers and endpoints, control extensions, downloads, clipboard transfer and unsanctioned applications according to risk. Keep operating-system and endpoint protection current, and distinguish managed corporate devices from personal devices where policy and law require different treatment.

Encrypt and segment sensitive workflows

Use encryption in transit and at rest where appropriate, isolate high-sensitivity environments and prevent direct access from consumer accounts. Redaction, tokenization and synthetic data can let teams test a workflow without exposing production records.

Monitor for anomalies and design fail-safe behavior

Alert on unusual upload volume, new AI destinations, impossible travel, mass downloads, privilege changes and agent actions outside normal hours. Set rate limits and approval gates for consequential actions. Maintain redundancy and a manual fallback so a blocked or unavailable model does not force an unsafe workaround. Microsoft guidance also points to anomaly detection, fail-safe mechanisms, redundancy and regular audits aligned with cybersecurity frameworks.

When to educate, restrict or block

Finding Typical response Required follow-up
Low-risk use of public material with no sensitive upload Educate and point to an approved alternative. Record completion; no punitive action for an inadvertent first event.
Repeated use outside policy but with limited data exposure Require remediation and manager review; apply conditional access or DLP warnings. Confirm the user can complete the task through a sanctioned workflow.
Sensitive data sent to a service with unclear retention or training terms Contain access, preserve relevant logs and start incident assessment. Notify privacy, legal or security teams under existing procedures.
Agent with excessive permissions or autonomous external actions Disable the connector or block the agent while authority is reduced. Reauthorize only after a documented threat and business review.
Malicious or persistently evasive behavior Block the application, revoke credentials and use the organization’s incident process. Assess affected data, notify required parties and document lessons learned.

Blocking without an alternative can push work to personal devices or less visible channels. Before a block, identify the business dependency, communicate the effective time, preserve an approved replacement and define how urgent exceptions will be handled. Block immediately when there is credible active exfiltration, destructive authority or a serious security compromise; do not wait for a perfect catalog.

How the main Microsoft controls differ

The controls below overlap but answer different questions. Confirm current licensing, preview status and regional availability with Microsoft before committing to a deployment; the available material does not establish pricing.

Control Primary visibility Enforcement and evidence Important prerequisites or limits
Entra Global Secure Access discovery Internet and Microsoft 365 traffic; generative-AI apps, SaaS MCP servers and model-provider frameworks Users, usage statistics, risk scores and bytes transferred; monitoring or blocking policies can be created Network-focused; destination and volume do not by themselves reveal prompt meaning
Defender for Cloud Apps Cloud applications and their cataloged risk Discovery, monitoring and blocking of AI applications; integrates with activity context Coverage depends on catalog and connected telemetry
Purview DSPM for AI and activity explorer AI activity, DLP matches and sensitive-information detections Data-centric policy, alerts and audit evidence Requires carefully designed classifications, permissions and retention
Shadow AI admin-center preview Supported unmanaged agents, users, traffic, devices, operating systems and last-seen data Blocking for supported managed Windows devices Frontier preview enrollment, Defender for Endpoint, Microsoft 365 E5, Intune-enrolled managed Windows devices and appropriate roles; support can change

Compare any control set across visibility (network, SaaS, endpoint and agent), DLP depth, enforcement granularity by user, group, app and device, audit quality, deployment prerequisites, licensing, geographic coverage, identity and endpoint integration, and effect on legitimate work. A network tool may show a high-volume destination while a DLP system explains the sensitive-information match; an endpoint preview may block a managed device but not a personal one.

Measure whether governance is improving

Review a small dashboard at least monthly and after major vendor, policy or identity changes. Useful measures include:

  • Number of discovered AI applications and agents, with unknown and newly seen counts.
  • Active users, departments and managed versus unmanaged devices.
  • Bytes transferred and high-risk destinations, interpreted with the relevant time period and identity.
  • DLP matches by data class, alert-to-confirmed-violation ratio and blocked attempts.
  • Exceptions by owner, risk, compensating control and age; require escalation for overdue exceptions.
  • Training completion, repeat events and time from discovery to remediation.
  • Percentage of high-risk tools with current vendor terms, named owners and usable audit logs.
  • Number and severity of agent actions requiring approval, plus failed or reversed actions.

Metrics should reveal exposure and control quality, not encourage teams to suppress reporting. A rise in disclosed tools can mean visibility improved, not that behavior worsened.

Use NIST’s AI risk framework to structure governance questions

NIST describes its AI Risk Management Framework as voluntary and intended to improve the ability to incorporate trustworthiness considerations into the design, development, use and evaluation of AI products and services. NIST released the Generative AI Profile, NIST-AI-600-1, on July 26, 2024. Use that framework to organize questions about validity, reliability, safety, security, resilience, accountability, transparency, explainability, privacy and fairness; map the resulting controls to your organization’s legal, contractual and regulatory duties.

A practical review asks who is accountable for a tool, what can go wrong, which evidence demonstrates control, how users can challenge an output, how incidents are reported and when the tool must be reevaluated. Voluntary framework alignment does not replace obligations imposed by privacy, employment, sectoral or records laws.

Common implementation failures and fixes

“We blocked the top chatbot domains.”

Employees can move to another provider, a browser extension, an embedded assistant, an API or a personal device. Replace domain-only blocking with identity-linked discovery, DLP and an approved alternative.

“We collected logs but cannot interpret them.”

Normalize application names, retain user and device context, define event ownership and test an investigation from alert to disposition. Keep prompt content access restricted and purposeful.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

“Every AI use requires the same approval.”

Risk-based tiers reduce friction. Low-risk public-content drafting can follow standard rules, while sensitive uploads and autonomous actions require explicit review.

“The policy says never use AI.”

A total prohibition is difficult to enforce when teams have legitimate productivity needs. List approved tools and use cases, prohibit defined data classes, and provide a reporting and exception process.

“The pilot became a permanent exception.”

Give every exception an owner, compensating controls, review date and automatic escalation. Reassess when the vendor changes retention, model training, connectors or agent capabilities.

A repeatable operating cycle

  1. Discover: combine network, cloud, endpoint, browser, identity, audit and employee-reporting signals.
  2. Classify: score data exposure, authority, vendor controls, legal context and business need.
  3. Decide: approve, approve with conditions, educate, remediate, restrict or block, with an accountable owner.
  4. Protect: apply DLP, least privilege, conditional access, browser and endpoint controls, logging and fail-safe limits.
  5. Respond: contain high-risk events, preserve evidence, assess notification duties and help the user move to a sanctioned workflow.
  6. Review: measure usage, events, exceptions and remediation time; repeat after major AI, identity or policy changes.

Because AI catalogs, agents, connectors and preview features change quickly, this cycle is continuous. The goal is not to eliminate every unapproved experiment; it is to make risky data flows and powerful actions visible, controllable and accountable while legitimate work has a safe path.
