Compare a Treasury’s yield with inflation over the same period, then check the result against the real yield on a same-maturity Treasury Inflation-Protected Security (TIPS). For a quick estimate, calculate (1 + nominal yield) ÷ (1 + inflation rate) − 1. A positive result suggests purchasing power grew over that period; a negative result means inflation outpaced the investment.

The calculation is only a starting point. Your decision also depends on the time you will hold the security, taxes, the ability to sell early, reinvestment risk, and whether you need principal that adjusts with inflation. The right comparison is not simply “the highest yield,” but the security whose cash flows match your goal.

The comparison in one view

TreasuryDirect defines yield to maturity as the annual rate of return on a security. That figure is meaningful only when you compare securities with matching maturities and similar holding assumptions. A five-year Treasury held for five years is not directly comparable with a 30-year bond you may sell after three years.

Question What to compare
Will my purchasing power grow? Nominal Treasury yield versus expected inflation, using (1 + nominal yield) ÷ (1 + inflation) − 1.
What inflation rate is the market pricing? The nominal yield minus the real yield on a TIPS with the same maturity.
Do I need inflation-adjusted principal? TIPS, whose principal changes with CPI-U, rather than a conventional nominal Treasury.
Could I need the money early? A marketable TIPS or Treasury, while accounting for price volatility; Series I Bonds cannot be redeemed during their first 12 months.
How will taxes affect the result? Federal taxation of interest and, for TIPS, inflation adjustments as they occur; both TIPS and I Bond earnings are generally exempt from state and local income taxes according to TreasuryDirect.

Step 1: Define the decision before looking at a rate

Write down four inputs before comparing yields. They prevent a rate that looks attractive from being mismatched to your actual need.

  1. Goal: preserving purchasing power, generating income, protecting a future liability, or keeping cash safe.
  2. Holding period: the date you expect to spend the money, not merely the security’s stated maturity.
  3. Account and tax position: taxable account, retirement account, or another structure, plus your federal marginal tax rate.
  4. Cash-flow requirement: whether you need regular interest, a known amount at maturity, or flexibility to sell.

If your planned holding period is shorter than the maturity, include the possibility that you will sell at a market price. A yield-to-maturity calculation assumes the security is held to maturity and that coupons can be reinvested at the assumed rate; an early sale can produce a gain or loss.

Understand the two types of Treasury yield

Nominal yield on bills, notes and bonds

A conventional Treasury promises fixed principal terms and fixed coupon payments for a note or bond. The stated yield is nominal: it is not adjusted for changes in consumer prices. If inflation rises unexpectedly, each future dollar of interest and principal buys less.

Yield to maturity is an annualized measure that combines the purchase price, coupon payments, time to maturity and repayment of face value, assuming the security is held to maturity and coupons are reinvested at the calculated rate. Compare the same yield measure across securities; do not compare a bill’s discount rate with a bond’s yield to maturity as if they were identical.

Real yield on TIPS

A TIPS quote is a real yield: the annualized return after the security’s principal has been adjusted for inflation under Treasury rules. The coupon rate is fixed, but the dollar coupon payment changes because it is applied to inflation-adjusted principal.

Treasury auction rules allow negative real-yield bids. Therefore, a TIPS real yield can be below zero even though the security provides inflation indexing. Inflation protection does not guarantee a positive real return.

Estimated real return = (1 + nominal yield) ÷ (1 + inflation rate) − 1

Convert percentages to decimals before calculating. For example, suppose a five-year nominal Treasury has a 4.60% annual yield and you use a 3.00% annual inflation assumption:

  1. Add one to each rate: 1.046 and 1.030.
  2. Divide: 1.046 ÷ 1.030 = 1.01553.
  3. Subtract one: 0.01553, or an estimated real return of about 1.55% per year.

This is an estimate, not a guaranteed outcome. Actual inflation may differ from your assumption, and the result changes if you sell before maturity. For a multi-year plan, model several inflation paths rather than relying on one forecast. A nominal yield of 4.60% with 6.00% inflation, for example, produces a negative real return: 1.046 ÷ 1.060 − 1 is approximately −1.32% per year.

Do not subtract inflation from the nominal yield when precision matters. The shortcut 4.60% − 3.00% = 1.60% is close in this example, but the compounding formula is the appropriate measure.

Use same-maturity TIPS to estimate market-implied inflation

For a market-based comparison, pair a nominal Treasury with a TIPS that matures at approximately the same time. The nominal yield minus the TIPS real yield is commonly called the market-implied inflation rate, or breakeven inflation.

Security Illustrative yield Interpretation
Five-year nominal Treasury 4.60% Annual nominal return if held to maturity under the yield assumptions.
Five-year TIPS 1.80% real yield Annual return stated in inflation-adjusted terms under the TIPS methodology.
Nominal minus real yield 2.80 percentage points Market-implied average inflation, before allowing for differences in liquidity, taxes and risk premia.

The 2.80-point difference is not a pure forecast. Nominal Treasuries and TIPS can trade with different liquidity, investor demand and risk characteristics. Tax treatment and the value investors place on explicit inflation insurance also affect prices. Use breakeven inflation as a market pricing indicator, not as a promise that consumer prices will rise by that exact rate.

Match more than the calendar label. Compare a five-year security with a TIPS whose remaining term is close to five years, and compare yields from the same date. A newly issued five-year note and a TIPS with only four years left are not a clean pair.

How TIPS principal and interest actually change

TIPS are issued in five-, 10- and 30-year terms. Purchases start at $100. Their principal is adjusted using the non-seasonally adjusted U.S. City Average All Items Consumer Price Index for All Urban Consumers (CPI-U), published by the Bureau of Labor Statistics.

TreasuryDirect’s calculation method is:

  1. Start with the original principal.
  2. Multiply it by the applicable index ratio to obtain adjusted principal.
  3. Multiply adjusted principal by half the stated annual coupon for a semiannual interest payment.

Because the coupon rate is applied to changing principal, a period of inflation increases the dollar coupon payment, while deflation reduces it. TreasuryDirect describes the relationship plainly: “The principal of a TIPS goes up and down with inflation and deflation.”

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

At maturity, the Treasury pays the original principal or the inflation-adjusted principal, whichever is greater. This maturity-floor feature protects the original principal amount from a lower repayment caused solely by deflation, but it does not protect the market price if you sell earlier.

Nominal Treasuries and TIPS: decision differences

Feature Nominal Treasury TIPS
Principal terms Fixed face value and fixed contractual terms. Principal adjusts with CPI-U; at maturity, the original or inflation-adjusted principal is paid, whichever is greater.
Coupon cash flow Fixed coupon dollars for notes and bonds. Fixed coupon rate applied to inflation-adjusted principal, so dollar payments vary.
Quoted return Nominal yield to maturity. Real yield to maturity.
Inflation exposure Unexpected inflation reduces purchasing power. Principal and coupon calculations respond to CPI-U, subject to the TIPS methodology and timing.
Availability Various bill, note and bond maturities. Five-, 10- and 30-year terms.
Minimum purchase in the cited TreasuryDirect description Not stated in the supplied facts. $100.
Early sale Marketable; price can rise or fall before maturity. Marketable; price can rise or fall before maturity.

TIPS versus Series I Bonds

Series I Bonds are another Treasury inflation-linked product, but they work differently and are not a substitute for a marketable TIPS in every situation.

Feature TIPS Series I Bonds
Marketability Marketable securities bought at auction or through banks, brokers and dealers. Non-marketable; bought through TreasuryDirect.
Inflation adjustment Monthly CPI-U indexing of principal under the TIPS index-ratio method. A semiannual CPI-U-based inflation rate combined with a fixed rate.
Term Five, 10 or 30 years. 30-year life.
Access to funds Can be sold before maturity at the prevailing market price. Cannot be redeemed during the first 12 months; redemption before five years forfeits the last three months of interest.
Annual electronic purchase limit Not stated in the supplied facts. $10,000 per calendar year for electronic I Bonds.
Inflation-linked principal at maturity Yes, with the original-principal floor described above. Value reflects the bond’s composite-rate calculations rather than a market price.

For bonds issued from May 1 through October 31, 2026, TreasuryDirect lists a 4.26% I Bond composite rate, consisting of a 0.90% fixed rate and a 3.34% annualized inflation rate. That figure applies to the specified issue window and should be checked again after the next six-month rate announcement; it is not a permanent I Bond rate.

Account for taxes before ranking returns

TIPS create an important tax-timing issue in a taxable account. Federal tax applies to TIPS interest and to inflation adjustments as they occur, even though an increase in principal may not be paid in cash until maturity or sale. This is often called phantom income. Plan for the tax bill rather than assuming all taxable income arrives as spendable cash.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

TreasuryDirect states that earnings on TIPS and Series I Bonds are exempt from state and local income taxes. Federal rules, tax rates, tax-deferred accounts and the treatment of a sale can change the after-tax result, so compare investments using the tax rules that apply to your account and jurisdiction.

A nominal Treasury’s fixed coupon is easier to forecast in cash terms, but its after-tax purchasing power still depends on inflation. If you are comparing a taxable nominal Treasury with a TIPS, calculate both the expected real return and the after-tax cash flow.

Liquidity, reinvestment and price risk

Liquidity and early-sale risk

Both nominal Treasuries and TIPS are marketable before maturity. Their market prices change as interest rates, inflation expectations and investor demand change. A sale before maturity can produce less than the amount you paid, even if the Treasury is expected to pay full principal at maturity.

Series I Bonds avoid market-price volatility because they are not marketable, but that comes with access restrictions: no redemption for 12 months and a three-month interest penalty when redeemed before five years.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Reinvestment risk

Yield-to-maturity comparisons assume coupon payments can be reinvested at the calculated yield. If rates fall, future coupon payments may earn less. This matters more for securities with frequent coupons and for strategies that depend on reinvesting income rather than holding each security to maturity.

Inflation-measurement risk

TIPS track the specified CPI-U index, not every household’s personal spending pattern. Your rent, medical costs, tuition or energy bills may rise faster or slower than the index. A TIPS can protect against the index’s inflation path while failing to match your individual budget exactly.

A practical selection framework

  1. Match the date: choose a maturity near the date the money is needed. For a known liability, a Treasury held to that date reduces the need to sell in an unfavorable market.
  2. Set an inflation assumption: use a current CPI reading, a range of scenarios, or both. Label the number as an assumption rather than a forecast.
  3. Compute the nominal real return: apply the compounding formula to the nominal yield and your inflation scenarios.
  4. Check the same-maturity TIPS: record its real yield and calculate the nominal-minus-real spread.
  5. Review the cash flows: determine whether variable TIPS coupon dollars, fixed nominal coupons or a no-current-income structure fits your spending plan.
  6. Review taxes: include federal tax on current interest and TIPS inflation adjustments, plus your state and local treatment.
  7. Review access: decide whether you can lock up money, tolerate market-price changes, or need a redemption option.
  8. Stress-test the choice: examine higher inflation, lower inflation, falling rates and rising rates. A choice that wins under one scenario may not win under another.

Worked choices for common situations

You need a known dollar amount in five years

Start with a five-year nominal Treasury or a TIPS close to five years from maturity. If the liability is fixed in dollars, a nominal Treasury held to maturity may provide the clearest matching cash flow. If the liability rises with CPI-U or your main concern is purchasing power, compare the TIPS real yield and its inflation-adjusted principal. Do not use a 30-year yield merely because it is higher; selling it in year five introduces price risk.

You expect inflation to remain above the market’s breakeven rate

A TIPS may be attractive relative to a same-maturity nominal Treasury when your inflation outlook is higher than the market-implied rate, provided you accept its tax timing, CPI-U linkage and market-price risk. The comparison is not a guarantee: the spread can change, and your personal inflation may differ from CPI-U.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

You need an emergency reserve

Neither a long-maturity TIPS nor a long-maturity nominal bond is automatically an emergency-fund substitute. A forced early sale can occur at an unfavorable price, while an I Bond cannot be redeemed during its first year. Match the product’s access rules to the possibility that you will need cash unexpectedly.

You want inflation protection but cannot accept a negative real yield

Check the quoted TIPS real yield. Because negative real-yield bids are permitted, inflation indexing can coexist with a negative stated real return. If the real yield does not meet your requirement, compare a nominal Treasury under several inflation scenarios rather than assuming that “inflation protected” means “positive return.”

Common comparison mistakes

  • Comparing unlike maturities: a two-year nominal yield and a 10-year TIPS real yield do not produce a meaningful breakeven calculation.
  • Using a headline CPI number without a horizon: a one-month or one-year reading may not represent inflation over your holding period.
  • Ignoring early sale: maturity protection does not prevent a loss at an interim market price.
  • Treating breakeven inflation as a forecast: the spread also contains liquidity, tax and risk-premium effects.
  • Forgetting TIPS tax timing: an increase in principal can be federally taxable before you receive the cash.
  • Assuming a fixed TIPS coupon means fixed payments: the rate is fixed, but the dollar payment changes with adjusted principal.
  • Confusing I Bonds with TIPS: their indexing schedules, marketability, redemption rules, terms and purchase limits differ.
  • Relying on stale inputs: auction yields, TIPS real yields, CPI readings, I Bond rates, purchase limits, redemption rules and tax guidance can change.

Final pre-purchase checklist

  • Have you matched the security’s remaining maturity to the date you expect to use the money?
  • Are the nominal and real yields measured on the same basis and date?
  • Did you calculate real return with (1 + nominal yield) ÷ (1 + inflation) − 1 rather than a simple subtraction?
  • Did you compare your inflation assumption with the same-maturity nominal-minus-TIPS spread?
  • Can you tolerate a market loss if you must sell before maturity?
  • Have you included federal taxes on interest and, for TIPS, inflation adjustments as they occur?
  • Does the security’s cash-flow pattern fit your spending need?
  • If considering I Bonds, can you leave the money untouched for at least 12 months and accept the early-redemption penalty before five years?
  • Did you refresh the current yield, CPI, I Bond rate and applicable Treasury rules immediately before investing?
