The best contract manufacturer is not the one with the lowest quoted unit price. Compare candidates in two stages: first apply fail gates for regulatory, quality, capacity and financial risks; then score the survivors on financial sustainability, total landed cost and cash impact, quality, delivery and resilience. A practical starting weighting is 25% financial sustainability, 20% total cost and cash impact, 25% quality, 20% delivery and 10% resilience and governance.

Use site-level evidence for the facility that would make your product, not only consolidated corporate brochures. Reconcile reported profit to cash, convert the quote into a landed-cost model, verify quality and delivery trends over 12–24 months, and stress-test the supplier at both a rapid ramp and a 20–30% volume decline.

What a robust contract-manufacturer comparison must answer

Your decision should answer five questions for the specific site and product family:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Can the supplier remain financially healthy while carrying your inventory, tooling and ramp costs?
  • What will the program cost after freight, duties, inspection, rework, warranty, financing and transition expenses?
  • Can the site repeatedly meet your specifications, with traceability and corrective actions that actually close?
  • Can it produce and ship the required volume on the committed dates, including during a disruption?
  • Will its ownership, subcontractors, systems and alternate sources protect continuity and intellectual property?

Do not average away a critical weakness. A supplier with excellent delivery but unresolved critical corrective action, inadequate traceability or no credible capacity plan should fail before weighted scoring begins.

Start with a defined scope and an evidence pack

Write the comparison around a stated annual volume, product specification, launch date, service-level requirement, shipping lane, regulatory jurisdiction and contract term. Ask every bidder for the same data period and definitions. Otherwise, one supplier may report order-level delivery while another reports line-level delivery, making the scores appear comparable when they are not.

Request three years of financial information

  • Audited or management financial statements, including income statement, balance sheet and cash-flow statement.
  • Segment and site information for the proposed facility: revenue, operating profit, headcount, depreciation and capital expenditure.
  • Debt maturities, covenant headroom, revolver availability, liens and material customer advances.
  • Customer concentration, backlog quality and the share of revenue your award would represent.
  • Capex commitments, major expansion projects and the working-capital assumptions behind the business plan.

Standardize operational evidence

Specify the reporting window, product family, denominator and event date for every KPI. Require monthly data for the last 12–24 months, samples of closed corrective actions and permission to verify records during an audit. Ask for comparable programs rather than a single company-wide average.

Financial sustainability: margins are only the beginning

Financial statements show whether a supplier earns money, but not necessarily whether it converts that profit into cash or can finance your ramp. Use the following calculations and reconcile them to the site’s operating reality.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Turnover ratio tests award concentration

Calculate turnover ratio = bidder annual revenue / expected annual contract value. The UK Government’s guidance on assessing suppliers uses this ratio to test whether an award could be so large relative to the bidder that delivery becomes difficult. A high ratio can indicate scale, but it is not a guarantee of capacity; a low ratio deserves a written explanation of financing, staffing and equipment plans.

Operating margin shows operating sustainability

Use operating margin = operating profit / revenue, the definition given in UK Government supplier-financial-standing guidance. Examine the trend and the proposed site’s margin separately from corporate results. A higher margin generally suggests more sustainable operations; a low or negative margin can signal pressure, but a high margin built on temporary price increases, under-maintenance or aggressive accounting assumptions is not automatically safer.

Reconcile profit with cash and debt

Request a bridge from EBITDA and operating profit to cash from operations, capital expenditure and changes in receivables, inventory and payables. Calculate free cash flow to net debt = free cash flow / net debt. UK Government guidance describes this as the share of debt that could be repaid in one year if all free cash flow were used for repayment. Review the trend, debt maturities and covenant headroom together; a single favorable year can hide a refinancing cliff.

Do not reward a reported margin that depends on customer prepayments, unusually slow supplier payments or inventory that has not moved. Ask which assumptions would reverse the result and whether the proposed site is cross-subsidizing another operation.

Use a financial evidence table

Evidence What to calculate or inspect Decision use
Site income statement Revenue, operating profit and operating margin by month or quarter Tests recurring economics and loss-making periods
Cash-flow statement Cash from operations, capital expenditure and free cash flow Shows whether profit funds the program
Balance sheet and debt schedule Net debt, maturities, covenants and available liquidity Identifies refinancing and insolvency exposure
Customer and backlog schedule Concentration, cancellations and backlog conversion Reveals dependence on a few customers or uncertain demand
Contract value Turnover ratio using your expected annual award Tests whether the award could overwhelm the bidder

Interpret the 2025 margin example correctly

West Pharmaceutical Services reported that Contract-Manufactured Products gross-profit margin decreased by 1.0 percentage point in 2025, primarily because of increased production costs, partly offset by price increases. This is a named example of cost pressure, not a benchmark for what your manufacturer’s margin should be. Compare the direction and causes of a candidate’s margin changes with its cost-recovery clauses and productivity plan.

Cash flow and the cash-to-cash cycle

A supplier can report accounting profit while cash is consumed by inventory, receivables or expansion. Ontario’s food-manufacturing playbook defines the cash-to-cash cycle as the time from buying inputs until the customer pays for the goods. Procurement, quality release, maintenance, processing, sales terms and collections all affect that interval.

Ask for working-capital detail

  • Receivables ageing by customer and days sales outstanding.
  • Inventory turns, ageing by raw material and finished-goods category, and obsolete stock reserves.
  • Payables terms, supplier-finance arrangements and any past-due balances.
  • Customer advances, milestone payments and restrictions on using those funds.
  • Cash and revolver availability after committed capital expenditure.
  • Cash conversion by site or segment, not just the consolidated company figure.

Model three demand cases

  1. Base demand: apply the agreed forecast, payment terms, yield and safety-stock policy.
  2. Rapid ramp: include qualification lots, overtime, temporary labor, tooling deposits, expedited materials and the time before customer invoices are collected.
  3. 20–30% volume drop: test unused labor and equipment, minimum-purchase obligations, excess inventory and covenant effects.

Compare the cash required in each case with the supplier’s liquidity and your own payment policy. If your service level requires a large buffer, decide who owns and finances that stock, who bears obsolescence and how quickly it can be released.

Total landed cost: compare the invoice you will actually pay

Piece price is one line in the economic model. Build a cost bridge that follows a unit from design transfer through delivery, release and warranty.

Cost element Questions to ask Common blind spot
Piece price What volume, yield, material index and currency assumptions apply? Low quote based on an unrealistic yield or forecast
Tooling and fixtures Who pays, owns, maintains and stores them? What is the replacement lead time? Unpriced refurbishment and transfer costs
Engineering changes What are hourly rates, approval rules and change-order markups? Small changes accumulating into material cost
Inspection and release Which tests are included, and who pays for validation or re-testing? Customer-funded inspection assumed to be free
Freight and duties Which Incoterm, carrier, lane, fuel surcharge and tariff classification apply? Premium freight after a late shipment
Inventory buffers What safety stock and qualification-lot quantities are required? Working capital and obsolescence omitted
Scrap and rework What yield is guaranteed, and who pays when material is reworked or scrapped? Quote assumes perfect first-pass output
Warranty and returns How are field failures, sorting, recalls and replacement freight allocated? Liability left undefined
Payment and financing How do deposits, currency, payment terms and late-payment fees affect cash? Nominal price compared without financing cost
Transition and exit What will qualification, dual-running, data transfer and tooling transfer cost? Switching cost ignored at award stage

Run the model at the same forecast volumes for every bidder. Show a base case and sensitivity for material prices, yield, freight, currency and demand. A quote that wins only under optimistic assumptions is not the lowest-cost option.

Quality: demand evidence, not certificates

Request product-level defect parts per million (PPM), first-pass yield, customer escapes, returns, warranty claims, CAPA ageing, audit findings, traceability performance and test-method validation. Ask for monthly trends for the last 12–24 months, the denominator for every rate and examples of corrective actions that were verified as effective.

Use consistent quality formulas

  • PPM = rejected parts / parts shipped × 1,000,000. Hendrickson’s supplier portal uses this definition and combines quality with delivery, lead time and fill rate in an overall rating.
  • first-pass yield = units accepted without rework / units entering the process × 100.
  • customer escape rate = nonconforming units found after release / units shipped × 1,000,000.
  • return rate = returned units / units shipped × 100.
  • CAPA ageing = days from corrective-action opening to verified effectiveness; report the distribution, not only the average.

ISM identifies defect rate, return rate and specification compliance as supplier KPIs, alongside order accuracy and cost variance. Use those measures with your product’s failure cost; no cross-industry publication establishes one correct defect or quality target.

Verify the management system in operation

Treat certificates as entry evidence, not proof of ongoing performance. Verify the certificate’s scope, manufacturing site, expiry and outstanding audit findings. Sample batch records, electronic or paper traceability, calibration records, deviation investigations and release approvals. Trace a finished unit backward to material lots and forward to customers. Check that the test method is validated for the stated range and that changes are approved before implementation.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Look for weak corrective-action behavior

  • Repeated findings with new due dates but no verified effectiveness.
  • PPM improving only because the supplier changed the denominator or stopped reporting a product family.
  • Customer escapes classified as “use as is” without risk assessment.
  • Uncontrolled subcontracting, rework or off-site testing.
  • Change-control records that do not identify affected lots, tooling or regulatory submissions.

Delivery, capacity and ramp credibility

Define delivery against the committed purchase-order date, not the date a shipment happens to leave. Track both order-level and line-level results.

Core delivery measures

  • OTIF (on time and in full) = orders meeting the date and complete quantity / total orders × 100.
  • on-time delivery = shipments on or before the committed date / total shipments × 100.
  • fill rate = quantity shipped / quantity ordered × 100.
  • lead-time variance = actual lead time − quoted lead time; report average and percentile or worst-case values.
  • Schedule adherence, backlog ageing, expedites, premium freight and customer penalties.

Ontario’s guidance defines on-time performance against the scheduled shipping date and notes that failures can cause lost sales, penalties, overtime, emergency freight and longer cash-to-cash cycles. ISM provides formulas for on-time delivery, lead time, order accuracy and related supplier KPIs.

Test demonstrated capacity at the proposed site

Ask for equipment-level capacity, current utilization, bottleneck operations, staffing assumptions, planned maintenance, qualification-lot timing and recovery time after a disruption. Require a weekly ramp plan showing installed capacity, available capacity, yield assumptions, training status, material availability and escalation contacts. Distinguish theoretical machine hours from qualified output with trained operators and released materials.

Have the supplier explain what happens if demand rises faster than forecast: which shifts are added, how quality is protected, which subcontractors are used and how long approval takes. Then test a temporary line outage, labor shortage or late material arrival. A credible plan identifies decisions, owners and dates rather than promising that capacity will be “expedited.”

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Resilience, governance and control of the relationship

Review the dependencies that can interrupt supply even when the factory itself is profitable and capable.

  • Single-source materials, processes, software, test houses and specialized tooling.
  • Time and cost to qualify an alternate site, material or process.
  • Geographic, port, carrier and logistics concentration.
  • Business-continuity and disaster-recovery plans, including recovery-time objectives and test dates.
  • Cybersecurity controls for product data, manufacturing systems and remote access.
  • Insurance, sanctions exposure, export controls and subcontractor approval.
  • Tooling ownership, segregation, access rights, data return and intellectual-property protections.
  • Management escalation, audit rights, notice of material changes and termination assistance.

Philips describes considering quality, on-time delivery and cost when selecting partners and using multi-sourcing to improve resilience. SEC-filed risk disclosures likewise warn that dependence on third-party manufacturers reduces control over quality assurance, costs, supply and timing; delays, capacity constraints or quality problems can impair shipments and financial results. Use those risks to shape contract protections rather than assuming a business-continuity document eliminates them.

Apply fail gates before weighted scoring

Set pass/fail conditions that reflect the cost of a catastrophic failure. Typical gates include:

  • Regulatory or customer compliance is current and applies to the proposed site and product.
  • No unresolved critical CAPA, falsified record, uncontrolled change or unacceptable audit finding.
  • Traceability can identify affected material, process, operator, equipment and customer shipment.
  • The supplier demonstrates qualified capacity for the ramp and a documented recovery plan.
  • Financial statements and liquidity support the program under the downside case.
  • Tooling, data, subcontracting and intellectual-property controls meet your requirements.

Document the evidence for every gate. A bidder that fails one should not be rescued by a high score in another category; record the remediation required before requalification.

Axis Weight Evidence Example measures
Financial sustainability 25% Site P&L, cash flow, debt, concentration and backlog Operating margin, turnover ratio, free cash flow to net debt
Total cost and cash impact 20% Quote, landed-cost bridge, payment terms and inventory model Cost variance, cash-to-cash days, ramp cash requirement
Quality 25% PPM, first-pass yield, escapes, CAPA and audits Trend, specification compliance, return and warranty rate
Delivery 20% Purchase-order history and site capacity plan OTIF, fill rate, lead-time variance, recovery time
Resilience and governance 10% Alternates, continuity, cyber, insurance and contract controls Single-source exposure, alternate-qualification time, tested recovery

Calculate weighted score = Σ (category score × category weight). Keep the underlying raw metrics visible so a high composite score cannot hide a severe weakness. Adjust the weights when failure cost or regulatory risk is unusually high; for a life-critical or highly regulated product, quality and continuity may deserve more weight than the starting model.

Compare candidates on the same five axes

Axis Evidence to retain Illustrative calculation
Margin and cost Site P&L and quote-to-landed-cost bridge Operating margin; cost variance
Cash flow Cash-flow statement, ageing and inventory schedule Free cash flow to net debt; cash-to-cash days
Quality PPM, escapes, CAPA and audit records Defects per million; first-pass yield
Delivery PO and receipt history plus capacity plan OTIF; lead-time variance; fill rate
Resilience Alternate sources, continuity plan and concentration data Recovery time; single-source exposure

A practical comparison process

  1. Define requirements. Freeze forecast ranges, specifications, regulatory obligations, delivery dates, Incoterms, service levels and ownership of tooling and data.
  2. Issue a common request. Provide KPI definitions, reporting periods, scenario assumptions and a response template so bids are comparable.
  3. Screen with fail gates. Check compliance, critical CAPA, traceability, capacity, liquidity and control of subcontractors before scoring.
  4. Normalize economics. Convert every quote to total landed cost and model base, ramp and 20–30% downside demand.
  5. Verify evidence. Audit the proposed site, sample records, reconcile financial data and speak with references for comparable programs.
  6. Score independently. Apply the agreed scale and weights, preserving raw metrics and confidence notes.
  7. Stress-test the ranking. Change weights and assumptions for freight, yield, currency, volume and failure cost. Identify whether the preferred supplier remains preferred.
  8. Negotiate controls. Put KPI definitions, reporting cadence, corrective-action deadlines, capacity reservations, change notice, audit rights, service remedies and exit assistance in the contract.
  9. Set governance. Review the scorecard monthly during launch and at least quarterly in steady state; trigger escalation when a gate or agreed threshold is breached.

Questions to ask every finalist

  1. Show site-level operating margin and cash from operations for the last three years, and reconcile profit to cash.
  2. What share of revenue would our award represent, and what qualified capacity remains after our ramp?
  3. Provide monthly OTIF, fill rate, lead-time variance, premium freight and backlog for comparable programs.
  4. Provide PPM, first-pass yield, escapes, CAPA ageing and audit findings by product family and site.
  5. Which materials, processes or tooling are single-sourced, and how long would alternate qualification take?
  6. What inventory and payment terms would be required, and how would they change our cash-to-cash cycle?

Ask for the underlying records when an answer is a percentage or a promise. “Best in class” is not a KPI definition, and an annual average can conceal a recent deterioration.

Warning signs that should change the decision

  • The bidder supplies only consolidated financials and refuses site economics for the facility making your product.
  • Margin is rising while cash from operations falls because receivables or inventory are growing.
  • The quote excludes tooling, validation, premium freight, rework, warranty or transition costs.
  • OTIF is reported without fill rate, cancellations, expedites or the original committed date.
  • Quality data has no denominator, excludes customer escapes or combines unrelated products.
  • Capacity depends on unqualified overtime, unnamed subcontractors or equipment that is already a bottleneck.
  • Alternate-source claims have no qualification time, ownership or funding.
  • Management resists audit access, change notification, data return or termination assistance.

When a warning sign is remediable, convert it into a dated precondition with an owner and verification method. Do not treat a verbal assurance as evidence.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

How to set targets without inventing industry benchmarks

No cross-industry published statistic establishes one correct contract-manufacturer margin, defect rate or OTIF target. Set thresholds from your product’s failure cost, customer commitments, regulatory requirements, historical internal performance and the economics of recovery. For example, a missed shipment that stops a production line warrants a tighter delivery gate than a noncritical spare part; a sterile or safety-critical product warrants stricter quality evidence than a cosmetic component.

Record the baseline, target, measurement formula, source system, review cadence and escalation action. Revisit targets after launch when actual yield, demand volatility and cash-to-cash behavior are known, but never loosen a safety or regulatory requirement merely to preserve a supplier’s score.

Decision rule

Select the highest-scoring supplier that passes every fail gate and remains acceptable under the downside cash, volume and disruption scenarios. If the lowest quote wins only by excluding landed costs or transferring inventory and quality risk to you, it is not the lowest economic option. A slightly higher price can be rational when it buys verified quality, dependable delivery, lower working-capital exposure and a credible recovery path.
