Choose the account after you choose your overall mix of stocks, bonds, and other assets. In most portfolios, broad, low-turnover stock index funds fit well in a taxable brokerage account, while taxable bonds, REITs, high-turnover funds, and other ordinary-income-producing investments are better candidates for a traditional 401(k) or IRA. Reserve Roth space for investments whose qualified, tax-free growth is especially valuable.

That is a starting framework, not a rule that overrides fees, fund quality, employer matching, liquidity needs, withdrawal restrictions, required minimum distributions, state taxes, or your expected tax bracket. A low-cost 401(k) fund can be a better choice than a theoretically ideal location in an expensive or restrictive plan.

Asset location is the tax layer of portfolio design

Asset location means deciding which account should hold each investment after you have set your portfolio’s target allocation. Asset allocation answers “How much should I own of stocks, bonds, and other assets?” Asset location answers “Where should each part live?”

The distinction matters because the same fund can produce very different after-tax results in different accounts. A taxable brokerage account generally passes interest, dividends, and realized capital gains through to your tax return as they occur. A traditional 401(k) or traditional IRA generally defers tax while money remains inside the account, with withdrawals usually taxed under ordinary-income rules. Roth accounts use after-tax contributions and can provide tax-free qualified withdrawals when their rules are met.

Vanguard research published in 2026 estimated that asset location can add up to 0.3% annually in after-tax returns for certain well-diversified investors. That is an upper-end finding for particular assumptions, not a guaranteed improvement. Fees, fund choices, trading behavior, tax rates, and withdrawal patterns can make the benefit smaller or reverse the preferred placement.

What each account is designed to do

Account Tax treatment Where it is usually strongest Important constraints
Traditional 401(k) Contributions and investment growth generally receive tax-deferred treatment; withdrawals are generally taxable. Taxable bonds, REITs, high-turnover funds, and other ordinary-income-heavy holdings when the plan’s costs and menu are reasonable. Employer-plan menu, expense ratios, administrative fees, matching formula, distribution rules, and portability are plan-specific.
Traditional IRA Investment income and gains generally remain sheltered while inside; deductible contributions and eligibility depend on income and workplace-plan coverage. Tax-inefficient investments when the IRA offers better funds or lower costs than the 401(k). Contribution deductibility, income eligibility, early-withdrawal rules, future required minimum distributions, and tax treatment of conversions.
Roth IRA or Roth 401(k) Contributions are made after tax. Qualified withdrawals can be tax-free. Assets with high expected growth when you can leave them invested and comply with the applicable Roth rules. Five-year requirements, age and distribution conditions, contribution or income eligibility, conversion rules, and penalties for some nonqualified withdrawals.
Taxable brokerage Interest, dividends, and realized gains are generally taxable in the year recognized. Broad, low-turnover stock index funds and ETFs, tax-loss-harvesting strategies, and money needed before retirement-account access. Ongoing tax reporting, capital-gains management, wash-sale rules, and no built-in tax deferral.

These are tendencies rather than mandatory assignments. The best location is the one that preserves a diversified portfolio at acceptable cost while fitting your tax rate, time horizon, and cash-flow needs.

Step 1: Set the portfolio before choosing locations

Write down the target percentages for stocks, bonds, and any other approved asset classes without thinking about account labels. Base the mix on your goal, time horizon, ability to withstand losses, and need for dependable spending money. If you need a 60% stock and 40% bond portfolio, asset location should distribute that 60/40 mix across accounts; it should not quietly turn the household into a riskier 80/20 portfolio because stocks were easier to place.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Use a household view

Treat all accounts as one portfolio for allocation purposes. A 401(k) that contains only a bond fund and a brokerage account that contains only stocks can still be a balanced household portfolio. Review the combined percentages, not each account in isolation.

Keep diversification intact

Do not move an investment to a supposedly better tax location if doing so leaves you concentrated in one company, sector, country, or credit segment. Diversification and an appropriate risk level come before incremental tax efficiency.

Step 2: Capture the employer match and inspect the 401(k)

Contribute enough to the 401(k) to receive the full employer match if one is available under your plan’s formula. A match is compensation tied to the plan and normally dominates a small asset-location advantage.

Then compare the 401(k) with the IRA and brokerage alternatives on the factors below. Fidelity’s educational guidance emphasizes reviewing the plan menu and fees before deciding where investments should live.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Fund menu: Identify whether the plan offers broad stock index funds, high-quality bond funds, stable-value options, REIT funds, and an appropriate international allocation.
  • Total cost: Check expense ratios plus recordkeeping, administration, advisory, and other participant-level fees. Compare like-for-like funds rather than judging a fund by its name.
  • Share classes and tracking: A plan’s institutional index option may be cheaper and track its benchmark more closely than an available IRA version.
  • Employer stock and special rules: Concentrated employer stock can create risks and tax decisions that do not apply to a diversified fund.
  • Access and portability: Read the plan’s rules for loans, in-service distributions, rollovers, and what happens after a job change.

If the 401(k) has a low-cost broad index fund, placing a stock allocation there can be sensible even when stocks are relatively tax-efficient. A poor menu or high fees can outweigh the theoretical benefit of sheltering an income-producing asset.

Step 3: Place investments by their tax character

After checking the plan, rank holdings by how much taxable income they typically generate and how much control you have over when gains are realized.

Investment type Typical first location Why What can change the answer
Taxable bonds and bond funds Traditional 401(k) or traditional IRA Interest is generally ordinary income and is difficult to defer in a brokerage account. A very low-cost bond fund in taxable, a need for pre-retirement liquidity, or a tax-exempt municipal-bond strategy.
REITs and REIT funds Traditional 401(k), traditional IRA, or Roth account Distributions can be relatively tax-inefficient and may not receive the same treatment as qualified stock dividends. Fund structure, distribution policy, account fees, and whether the holding is part of a broader real-estate allocation.
High-turnover active funds Tax-advantaged account Frequent trading can distribute realized gains even when you did not sell your own shares. Actual turnover, tax-managed design, loss distributions, and a plan fund’s lower expense ratio.
Broad, low-turnover stock index funds and ETFs Often taxable brokerage Low turnover can limit distributions, and long-term investors can choose when to realize gains. Very low-cost 401(k) or IRA options, expected withdrawals, charitable or estate plans, and state taxes.
Cash and short-term income holdings Depends on purpose Interest is taxable in a brokerage account, but the money may be needed soon or held as an emergency reserve. Liquidity requirements, account access, available settlement options, and the tax treatment of specific instruments.

This ranking is a practical default, not a promise that every bond, REIT, or index fund behaves identically. Read the fund’s tax documents, turnover, distribution history, and underlying holdings.

Should bonds go in a 401(k), IRA, or brokerage account?

Taxable bonds are usually the first candidates for traditional tax-deferred space because their interest is generally taxed as ordinary income each year in a brokerage account. A traditional 401(k) or IRA can postpone that tax until withdrawal, allowing the interest to compound without annual tax reporting.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

When a traditional 401(k) is the practical choice

Use the 401(k) for bonds when it offers a low-cost bond index or stable-value option and your other accounts have better stock choices. This can simplify rebalancing: direct new contributions toward the bond fund instead of selling taxable stock and realizing gains.

When an IRA is preferable

An IRA may be better when it offers a materially broader or cheaper bond lineup than the 401(k), especially if the plan’s administrative fees apply to your entire balance. Check whether your contribution would be deductible; a nondeductible traditional IRA has different recordkeeping and conversion considerations.

When taxable bonds can still be right

Keep bonds in taxable space when you need the money before retirement-account access, when the account is your emergency or near-term spending reserve, or when a tax-exempt municipal-bond approach fits your federal and state tax situation. Municipal bonds are not automatically superior: compare their after-tax yield, credit risk, duration, call features, and state-tax treatment with taxable alternatives.

Are high-growth investments better in a Roth account?

Often, yes—if you can tolerate the risk and will follow the distribution rules. A Roth account does not tax qualified growth or withdrawals, so an asset with high expected long-term appreciation can make especially valuable use of limited Roth capacity. Vanguard notes that qualified Roth IRA withdrawals are generally tax-free after age 59½ and after a five-year holding period, subject to exceptions and separate rules for contributions, conversions, and nonqualified distributions.

Do not use the Roth label as a reason to buy a riskier asset than your plan permits. A volatile investment can lose money in a Roth just as it can elsewhere, and a tax-free loss is still a loss. The holding must fit your overall allocation, diversification policy, and ability to leave the money invested.

Roth IRA versus Roth 401(k)

Both use after-tax contributions, but their eligibility, investment menu, employer-plan rules, and distribution provisions differ. A Roth IRA generally offers a broad investment universe and flexible beneficiary planning; a Roth 401(k) may accept larger payroll contributions under the employer plan’s limits but is restricted to that plan’s menu. Compare costs, access, and future distribution rules rather than assuming one Roth type is always better.

Why broad stock index funds often fit taxable accounts

Broad, low-turnover stock index funds and ETFs can be relatively tax-efficient because they usually distribute fewer realized gains than high-turnover strategies. In a taxable brokerage account, you retain control over when to sell and recognize a capital gain. That control can help you match gains with losses, spread sales across tax years, or donate appreciated shares when appropriate.

Tax efficiency does not mean “never sell.” Sell when your allocation, goal, risk level, or investment thesis requires it. Avoid allowing a large unrealized gain to force an undiversified portfolio. Also compare the taxable fund’s expense ratio and tracking quality with the equivalent 401(k) or IRA fund; a cheaper sheltered fund can produce a better result despite the account’s tax advantages being less necessary.

Tax-loss harvesting belongs in taxable accounts

Tax-loss harvesting is a taxable-account technique: you sell an investment below its tax basis, realize the loss, and use it to offset realized gains or potentially reduce taxable income under applicable rules. Fidelity and Vanguard describe it as a strategy that requires taxable holdings; losses inside a 401(k), IRA, or Roth account do not create a deductible capital loss in the same way.

Coordinate every account before repurchasing

Wash-sale rules can disallow a loss when you buy the same or a substantially identical investment during the relevant window. The purchase can occur in another taxable account or through an automatic contribution, dividend reinvestment, or retirement-plan transaction. Before harvesting, review scheduled purchases across all accounts and use a replacement holding that maintains exposure without creating a wash sale.

Do not let the tax tail control the portfolio

Trading costs, bid-ask spreads, market movement, and the risk of missing the market can exceed the value of a harvested loss. Keep an investment policy for replacement funds, document cost basis, and consider whether you can maintain the desired allocation throughout the transaction.

Account-location decisions that require extra care

Municipal bonds

Municipal-bond interest may receive favorable federal treatment, so sheltering it in a tax-deferred account can remove part of its benefit. Compare after-tax yields and state rules rather than applying the “all bonds in the IRA” rule automatically.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Foreign investments and foreign-tax credits

Foreign funds held in taxable accounts may generate foreign taxes that could qualify for a credit, depending on the fund and your tax situation. Holding the same exposure in a retirement account can change or eliminate that potential credit. Check the fund’s reporting and your tax adviser’s interpretation before moving it solely for location reasons.

Concentrated employer stock

A large employer-stock position creates single-company risk regardless of account. Selling, diversifying, and any special tax treatment should be evaluated together; do not place additional company exposure in a Roth merely because future gains might be tax-free.

Charitable giving

If you expect to donate appreciated securities, taxable holdings can provide flexibility that is unavailable when the assets are trapped in a retirement account. Charitable plans, qualified charitable distributions, and beneficiary designations have their own requirements.

Estate and beneficiary objectives

Account registration, beneficiary designations, inherited-account rules, and the tax treatment of unrealized gains can change which account is most useful for heirs. Coordinate the location decision with an estate plan rather than optimizing only this year’s tax bill.

Compare the accounts on the issues that actually change the result

Question Why it matters How to use the answer
Do I want a deduction now or potentially tax-free qualified withdrawals later? Traditional contributions may reduce current taxable income when eligible; Roth contributions do not provide that deduction. Compare your current and expected future tax brackets, not just this year’s rate.
How much ordinary income or turnover does the investment create? Interest, ordinary dividends, REIT distributions, and realized gains are more disruptive in taxable space. Favor traditional tax-deferred space when costs and access are acceptable.
What are the fees and expense ratios? Recurring costs compound and can outweigh a location advantage. Use the lowest-cost diversified option that meets the allocation.
How much liquidity do I need? Brokerage assets are generally accessible without retirement-account distribution rules. Keep emergency and near-term spending reserves available, even if taxable income results.
Are there contribution or income limits? Eligibility and deductibility vary by account and can change with income or workplace coverage. Verify current IRS guidance and your plan documents before contributing or converting.
Will required minimum distributions apply? Traditional accounts can create future taxable withdrawals that affect cash flow and tax brackets. Model future distributions before placing every income-producing asset in traditional accounts.
Will I change states or tax brackets? State treatment and future income can alter the relative value of deductions, credits, and tax-free income. Use a multi-year projection when the balance is substantial.
Can I take the investment with me? Job changes can force decisions about leaving, rolling over, or transferring a 401(k). Favor a location that remains manageable if employment changes.

A repeatable placement process

  1. List every account and holding. Record balance, ticker or fund name, expense ratio, tax character, unrealized gain or loss, and any restrictions.
  2. Write the household target allocation. Set stock, bond, and other percentages from goals and risk capacity before considering taxes.
  3. Secure the employer match. Follow the plan’s eligibility, vesting, and payroll deadlines.
  4. Score the 401(k). Compare its menu and all-in fees with comparable IRA and brokerage funds.
  5. Sort holdings by tax efficiency. Mark ordinary-income-heavy and high-turnover investments for traditional space; mark broad, low-turnover stock funds for taxable space; identify candidates for Roth growth exposure.
  6. Reserve liquidity. Keep emergency funds and money needed before retirement-account access in an account you can use without an early-distribution process.
  7. Check special cases. Review municipal bonds, foreign-tax credits, concentrated stock, charitable plans, estate goals, and state taxes.
  8. Implement with cash flows first. Direct new contributions and dividends toward the desired locations before selling appreciated taxable holdings.
  9. Rebalance deliberately. Use contributions, withdrawals, and tax-advantaged trades where possible; realize taxable gains only after considering the tax cost.
  10. Document the policy. Note the target allocation, preferred location for each asset class, acceptable fee range, and circumstances that trigger a review.

Worked examples

Example 1: A low-cost 401(k) with limited choices

Suppose the 401(k) offers an inexpensive total-bond index and a broad U.S. stock index, while the IRA offers many funds at similar costs and the brokerage account is used for long-term savings. Put the bond allocation in the 401(k), use the IRA for any remaining tax-inefficient exposure, and hold broad, low-turnover stock funds in taxable space if you value gain control and liquidity. The exact percentages still come from the household target allocation.

Example 2: An expensive plan with a strong IRA menu

If the 401(k) has high administrative fees and no competitive bond or REIT option, contribute enough to capture the match, then compare an IRA rollover or contribution strategy for the tax-inefficient holdings. Keep enough 401(k) balance to obtain the plan benefits you value, and do not incur taxes or penalties by moving money without checking the applicable rollover rules.

Example 3: A near-retiree who needs flexibility

A near-retiree may prefer some bonds and cash in taxable space despite their tax inefficiency because those dollars fund spending before retirement-account withdrawals begin. The tax cost is part of the price of liquidity. The remaining bond allocation can use a low-cost traditional account, while taxable stock funds preserve control over gain realization.

Common mistakes and how to correct them

  • Optimizing location before allocation: Recalculate the household stock and bond percentages first.
  • Ignoring fees: Compare total plan costs; a costly “tax shelter” can lose to a cheap taxable or IRA fund.
  • Putting every stock in Roth: High growth still carries risk, and Roth space should support the chosen allocation rather than increase it.
  • Keeping all bonds in taxable without a reason: Check whether ordinary interest is needlessly creating annual tax bills.
  • Forgetting automatic purchases during tax-loss harvesting: Review dividend reinvestment, recurring brokerage buys, and retirement-plan contributions before selling at a loss.
  • Using current tax rates as a lifetime forecast: Include expected retirement income, future brackets, state residence, and required distributions.
  • Failing to revisit after life changes: A new job, income change, Roth conversion, major withdrawal, marriage, inheritance, or approach of required minimum distributions can change the preferred location.

When to review the plan

Review asset location at least when you change jobs, receive a new 401(k) menu, experience a large income change, consider a Roth conversion, plan a major withdrawal, move states, acquire concentrated stock, or approach required minimum distributions. Recheck fund expenses and tax documents because a fund’s turnover, distribution policy, or plan share class can change.

For a large or complicated portfolio, coordinate the decision with a qualified tax professional or fiduciary adviser. Provider materials from Fidelity, Vanguard, and Schwab are educational explanations, not individualized tax advice. Verify current IRS rules, contribution and income limits, five-year provisions, distribution requirements, and your employer’s plan documents before acting.

The practical verdict

Start with one diversified household allocation. Capture the employer match, then use a reasonably priced traditional 401(k) or IRA for taxable bonds, REITs, and high-turnover income-producing funds. Use taxable brokerage space for broad, low-turnover stock funds when liquidity, tax-loss harvesting, and control over realized gains matter. Use Roth space for high expected growth only when the investment fits your risk plan and you can meet the account’s qualification rules. Revisit the placement whenever fees, access, income, or future tax circumstances change.
