To find the constant growth rate that takes current revenue to a target, divide the target by current revenue, take the nth root (where n is the number of compounding periods), then subtract one: r = (E ÷ B)(1/n) − 1. Multiply r by 100 for a percentage. The same formula works for annual, quarterly, or monthly plans, provided both revenue figures use the same definition and you count the intervals between them correctly.

The formula for a required revenue-growth rate

Let:

  • B be revenue at the starting measurement;
  • E be revenue at the target measurement; and
  • n be the number of equal compounding periods between the two measurements.

The required rate per period is:

r = (E ÷ B)(1/n) − 1

To express the result as a percentage, multiply it by 100. If the calculation returns 0.20, the required rate is 20% per period. For annual planning, use years for n; for a monthly plan, use months; for a quarterly plan, use quarters.

This is an endpoint calculation: it finds the constant compounded rate that connects the starting and ending revenue. It does not predict the exact path revenue will take during the period.

  • Revenue definition: Use gross revenue for both figures or net revenue for both. Do not compare a gross starting value with a net target.
  • Currency: Convert both values to the same currency before dividing.
  • Reporting basis: Compare like with like, such as annual revenue with annual revenue or monthly recurring revenue with monthly recurring revenue.
  • Measurement dates: Record the exact start and end dates or period ends.
  • Number of intervals: Count the periods between the measurements, not the number of labels printed on a report.

For example, a year-end 2026 revenue figure to a year-end 2030 target contains four annual periods: 2026–2027, 2027–2028, 2028–2029, and 2029–2030. Using five because the labels include five calendar years would understate the required annual rate.

Worked example: $200,000 to $605,000 in four years

Suppose current annual revenue is $200,000, the target is $605,000, and the deadline is four years away.

  1. Calculate the target ratio: $605,000 ÷ $200,000 = 3.025.
  2. Take the fourth root because there are four annual periods: 3.025(1/4) = 1.3188 (rounded).
  3. Subtract one: 1.3188 − 1 = 0.3188.
  4. Convert to a percentage: 0.3188 × 100 = 31.88%.

The business therefore needs approximately 31.88% compounded annual growth to move from $200,000 to $605,000 over four years. Shopify Staff published this same example and result on August 21, 2025.

Step Calculation Result
Starting revenue Given $200,000
Target revenue Given $605,000
Target ratio 605,000 ÷ 200,000 3.025
Four-year factor 3.025(1/4) 1.3188
Required annual rate 1.3188 − 1 31.88%

At that constant rate, each year’s revenue is the prior year’s revenue multiplied by 1.3188. Actual results can be uneven while still reaching the same endpoint; the 31.88% figure is the required compounded average, not a promise that every year will rise by exactly 31.88%.

Annual, quarterly, and monthly versions

Annual targets

For an annual target, use the number of years between the starting and ending annual measurements:

Annual rate = (target annual revenue ÷ current annual revenue)(1 ÷ years) − 1

Use period-end values consistently. A December 31 figure compared with another December 31 figure normally represents one year per interval.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Quarterly targets

For a quarterly plan, count quarters and apply the same root formula. A target four quarters after the starting quarter has n = 4. This produces a required compounded quarterly rate; it is not automatically the same as a simple annual percentage divided by four.

Monthly targets

For a monthly plan, count months between the starting and target measurements. A target at the end of month 12 after the starting month-end has 12 monthly periods. The result is a required compounded monthly rate.

To convert a known annual rate to an equivalent monthly compounded rate, use:

Monthly rate = (1 + annual rate)(1/12) − 1

Conversely, twelve months growing at monthly rate r produce an annual factor of:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Annual factor = (1 + r)12

These conversions assume equal monthly compounding and a target measured at the end of the final period. They do not convert an annual endpoint into a monthly total of cash collected during the year. If the question is how much revenue will be recognised each month and then summed, use a cash-flow model that places revenue in the month it is earned.

One-period growth versus a required compounded rate

When there is only one reporting interval, the ordinary growth formula is:

Growth rate = (present value − initial value) ÷ initial value × 100%

For example, revenue rising from $100,000 to $120,000 in one year grew by 20%. This formula is equivalent to the compounding formula when n equals one.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

For multiple periods, a single percentage increase does not answer the endpoint question unless it is compounded. Applying 20% once to $100,000 gives $120,000; applying it for two periods gives $144,000, because the second increase is calculated on the larger base.

CAGR and AAGR answer different questions

Compound annual growth rate (CAGR) is the constant annualised rate that links a beginning value and an ending value. The National Institute of Securities Markets (NISM) gives the formula as “CAGR = (Ending Value / Beginning Value) ^ (1 / Number of Years) − 1.” Microsoft Support describes CAGR as a “smoothed” annually compounded rate. It is useful for comparing or projecting endpoints over the same time span.

Average annual growth rate (AAGR) is the arithmetic average of each year’s separate growth rates. Shopify defines it as:

AAGR = (GR1 + GR2 + … + GRn) ÷ number of periods

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

AAGR can describe the average of reported yearly changes, but it does not necessarily reproduce the endpoint because it ignores the changing base created by compounding.

Method What it measures Use it when Important limitation
Required compounded rate (CAGR-style) One constant rate connecting beginning and ending revenue You have a target and deadline It hides the path between endpoints
AAGR Arithmetic average of separately reported period-growth rates You are summarising historical yearly changes The average may not compound to the reported ending value
One-period growth Change from one measurement to the next You are reporting a single interval It does not answer a multi-period target question by itself

Do not average monthly percentages when the goal is to find the rate required to reach a compounded endpoint. Use the root formula or model each period explicitly.

Calculate it in Excel or Google Sheets

Put the inputs in a small worksheet:

  • B2: current revenue;
  • B3: target revenue;
  • B4: number of compounding periods.

In another cell, enter:

=(B3/B2)^(1/B4)-1

Format the result as a percentage. With B2 = 200000, B3 = 605000, and B4 = 4, the cell returns approximately 31.88%.

Keep the input cells as numbers rather than text containing currency symbols or commas copied from a report. If the formula returns an error, check for a blank cell, a zero starting value, a negative starting value, or a period count of zero.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Microsoft’s Excel documentation presents CAGR as a smoothed annualised measure and points users to XIRR in the same family of spreadsheet calculations. CAGR is appropriate for equal, regular periods; date-based calculations require you to pay attention to the actual timing of values and cash flows.

What if the target is lower than current revenue?

If E is less than B, the formula returns a negative number. That negative result is the constant contraction rate required to move from the starting revenue down to the target.

For example, a plan from $500,000 to $400,000 over two years produces a negative compounded rate. Report it as a contraction or decline rate rather than calling it “negative growth,” so the direction is clear to decision-makers.

If current revenue is exactly zero, division by zero makes the ratio formula undefined. If revenue is negative, a ratio-based growth rate is usually economically unsuitable because the sign and denominator can make the percentage misleading. Use a driver-based forecast instead, beginning with the events that create revenue and the point at which the business becomes positive.

Endpoint calculation versus a driver-based forecast

The formula tells you how fast revenue must grow. It does not tell you why it will grow or whether the business has enough capacity to support it. Translate the required rate into operating drivers such as:

  • number of paying customers;
  • conversion rate from leads or visitors;
  • average order value or average contract value;
  • purchase frequency and expansion revenue;
  • retention, churn, and renewal rates;
  • pricing changes;
  • sales capacity, fulfilment capacity, and staffing.

A simple revenue identity is:

Revenue = customers × purchase frequency × average order value

For a subscription business, a more useful breakdown may be opening recurring revenue plus new sales and expansion, minus contraction and churn. The required CAGR can then be tested against each assumption. If the headline rate is 31.88% but customer count, retention, or delivery capacity cannot support that increase, the target needs a revised plan rather than a more optimistic spreadsheet cell.

Check the assumptions behind the number

Use comparable revenue periods

Seasonal businesses should not compare a quiet month with a peak month and treat the resulting percentage as a normal trend. Use comparable months or a full-year measure when seasonality is material.

Separate recurring and one-time revenue

A one-time contract, asset sale, or unusual promotion can inflate the starting or ending value. If the target is intended to represent ongoing operations, calculate the rate on a consistent recurring or operational revenue base.

Distinguish growth from profitability

Revenue can rise while margins fall. Shopify identifies growth-versus-profitability as a key limitation of endpoint growth calculations. A target plan should therefore pair the revenue rate with gross margin, contribution margin, cash requirements, and operating capacity.

Consider inflation and price changes

An increase in reported revenue can come from higher prices rather than more units or customers. Inflation, pricing changes, and product mix can all distort comparisons. State whether the target is nominal revenue or revenue adjusted for purchasing-power changes.

Test sustainability

NISM cautions that rapid growth may be difficult to sustain. A required rate is a planning requirement, not evidence that the market, team, or balance sheet can deliver it. Run a base case, a slower-growth case, and an upside case, then identify the operational trigger that would move the plan from one case to another.

There is no universal “good” growth rate

The appropriate rate depends on industry, company size, maturity, pricing, market conditions, and the starting revenue base. A percentage that is plausible for a new company can be unrealistic for a large established business, and a high percentage from a small base may represent fewer absolute dollars than a lower percentage from a large base.

One published figure should not be treated as a general benchmark: HM Revenue & Customs’ manual, updated September 2, 2026, uses 20% compounded annual growth over three periods as a threshold in its specific recognised-growth-market test. That is a rule for that test, not a universal target for commercial businesses.

Common calculation mistakes and fixes

Dividing the total percentage by the number of years

If revenue must triple in four years, dividing a 200% total increase by four gives 50%, but that is not the compounded annual rate. Use the fourth-root formula instead.

Using the wrong period count

Count intervals between measurements. A value at the end of 2026 and a target at the end of 2030 are four annual periods, not five.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Averaging monthly percentages

Arithmetic averaging ignores compounding and can produce a rate that misses the endpoint. Compound the monthly factors or apply the root formula.

Mixing gross and net revenue

Refunds, discounts, taxes, and pass-through amounts can change the definition. Reconcile the two figures before calculating.

Rounding too early

Keep full precision in the spreadsheet and round only the displayed result. Rounding each intermediate factor can create a small but material difference over many periods.

Assuming a smooth path

CAGR compresses a potentially volatile history into one number. Build a period-by-period schedule when seasonality, launches, contracts, or recessions affect timing.

A practical workflow for setting a revenue target

  1. Define the endpoint: Write the target revenue, currency, revenue definition, and exact target date.
  2. Choose the starting value: Use a comparable current or baseline period and document what it includes.
  3. Count intervals: Count years, quarters, or months between the baseline and target dates.
  4. Calculate the required rate: Apply =(target/current)^(1/periods)-1.
  5. Convert units if needed: Convert an annual rate to a monthly compounded rate with =(1+annual_rate)^(1/12)-1.
  6. Build the schedule: Multiply each period’s starting revenue by one plus the required rate to see the implied path.
  7. Test drivers: Translate the path into customers, conversion, average order value, retention, pricing, and capacity.
  8. Stress-test: Model volatility, seasonality, inflation, one-time events, and a slower-growth case.
  9. Review regularly: Recalculate using actual results while preserving the original target and assumptions for comparison.

Choosing the right method for the question

Your question Method Why
What rate connects current revenue to a target by a deadline? (E ÷ B)(1/n) − 1 It solves directly for the constant compounded rate.
How much did revenue change in one period? (Present − Initial) ÷ Initial × 100% It reports the single-interval change.
What was the arithmetic average of several reported annual rates? (GR1 + GR2 + … + GRn) ÷ n It summarises separate rates without treating them as compounded.
What monthly rate is equivalent to an annual compounded rate? (1 + annual rate)(1/12) − 1 It preserves the annual compounding factor across twelve equal months.
Can the target be achieved through identifiable business actions? Driver-based forecast It tests customers, pricing, retention, conversion, and capacity rather than only endpoints.

Bottom line for planning

Use r = (E ÷ B)(1/n) − 1 whenever the question is the constant compounded rate needed to reach a revenue endpoint. Apply it only to comparable revenue values, count intervals rather than date labels, and treat the result as a required planning rate. Then validate that rate with a driver-based operating model, because CAGR describes the mathematics of the target—not profitability, timing, capacity, or the likelihood of achieving it.
