Revenue can increase while profit decreases when the costs required to produce, sell and finance that revenue increase even faster. Calculate gross, operating and net margins for the same periods, then trace the decline through each cost layer instead of judging performance from sales growth alone.
Why revenue and profit can move in opposite directions
Revenue is the top line: the money earned from sales before the rest of the income statement is deducted. Profit is what remains after costs are subtracted. The U.S. Securities and Exchange Commission describes the sequence as net revenue minus cost of sales to produce gross profit, minus operating expenses to produce operating profit, and then minus interest and taxes to produce net income.
That sequence creates several ways for sales to rise while earnings fall:
- Cost of goods sold (COGS) rises faster than revenue. Materials, purchased inventory, production labor, packaging, freight or manufacturing overhead can consume more of every sales dollar.
- The sales mix shifts toward lower-margin work. A business may sell more units or win larger contracts while the average contribution per dollar declines.
- Operating expenses grow faster than gross profit. Payroll, marketing, rent, software, administration, support and expansion costs can erase the extra gross profit.
- Financing and accounting deductions increase. Higher interest, taxes, depreciation or amortisation can reduce net profit even when operating income is stable.
- Market conditions change. Demand, input costs, pricing pressure and competition can move margins independently of sales volume. The Reserve Bank of Australia notes that margins can rise or fall as these conditions change.
The correct question is therefore not simply whether revenue grew. Ask which layer of the income statement absorbed the growth and whether the change is recurring or one-off.

Use the correct profit-margin formulas
Use matching periods and the same revenue definition throughout. If one period uses gross sales and the other uses revenue after returns and discounts, the comparison is distorted. For most management analysis, reconcile to net revenue after returns, discounts and allowances before calculating margins.
| Measure | Formula | What it tells you |
|---|---|---|
| Gross profit | revenue − COGS |
Money left after the direct cost of products or services sold. |
| Gross margin | (gross profit ÷ revenue) × 100 |
The percentage of each sales dollar left to cover operating costs and profit. Business Queensland publishes this formula. |
| Operating income | Gross profit minus operating expenses | Profit from ordinary operations before financing and income-tax effects. |
| Operating margin | (operating income ÷ net revenue) × 100 |
The share of each dollar of net revenue retained as operating profit. This is the definition used in the SEC’s Beginners’ Guide to Financial Statements. |
| Net profit | revenue − (COGS + operating costs + interest + tax + depreciation + amortisation) |
The final earnings figure after operating, financing, tax and listed non-cash charges. Business.govt.nz presents this equation. |
| Net margin | (net profit ÷ revenue) × 100 |
The percentage of revenue that remains as bottom-line profit. |
Do not substitute one margin for another. Gross margin diagnoses product economics, operating margin includes the cost of running the business, and net margin includes financing, tax and other deductions. A company can have a healthy gross margin and still report a weak net margin if overhead or interest is excessive.
Worked example: sales up, net profit down
The following is an original worked example, not a published industry statistic.
| Measure | Period 1 | Period 2 | Change |
|---|---|---|---|
| Revenue | $100,000 | $120,000 | +$20,000 (+20%) |
| Net profit | $10,000 | $8,000 | −$2,000 (−20%) |
| Net margin | 10.00% | 6.67% | −3.33 percentage points |
Period 1 net margin is $10,000 ÷ $100,000 × 100 = 10.00%. Period 2 net margin is $8,000 ÷ $120,000 × 100 = 6.67%. Revenue rose 20%, but net profit fell 20%. The margin lost 3.33 percentage points. Expressed as a relative change, the margin declined by about 33.3% compared with its original 10.00% level; that is different from a 3.33-point decline.
The example shows why reporting only sales growth can hide deterioration. The business generated $20,000 more revenue but ended with $2,000 less profit, so the additional sales were not economically attractive enough to offset their associated costs.

Step-by-step diagnostic workflow
- Pull comparable income statements. Use the same accounting basis, currency, business scope and period length. Compare month with month, quarter with quarter or year with year. If a period is unusually long or short, normalize it before drawing a conclusion.
- Reconcile revenue to a consistent net figure. Start with sales and subtract returns, discounts, rebates and allowances that are treated as reductions of revenue. Document whether taxes collected on behalf of a government are excluded.
- Calculate gross profit and gross margin. Apply the gross-profit and gross-margin formulas above. A falling gross margin means COGS is taking a larger share of revenue, so investigate prices, product costs, labor, freight and mix.
- Calculate operating income and operating margin. Compare the change in gross profit with payroll, marketing, rent, technology, administration and other operating expenses. If gross margin is stable but operating margin falls, overhead is the likely pressure point.
- Calculate net income and net margin. Bridge operating income to net profit by reviewing interest, tax, depreciation and amortisation. A decline that appears only at the net level may not be caused by day-to-day selling activity.
- Show both dollars and percentage points. Report the change in revenue, gross profit, operating income and net profit in currency, then report each margin’s movement in percentage points. Add relative percentage changes only when the base is clear.
- Separate recurring from unusual items. Identify restructuring charges, impairment, litigation, disaster costs, asset-sale gains, subsidies or other non-recurring items before attributing the entire decline to core operations.
Diagnose the decline at each margin layer
Gross margin: are the sales themselves less profitable?
Gross margin falls when COGS grows faster than revenue. Check whether suppliers raised prices, production became less efficient, freight costs increased, waste rose or labor hours per unit expanded. Reconcile inventory purchases and production costs to the COGS recognized in the period; a cash payment or purchase total is not automatically the same as accounting COGS.
Price realization matters as much as list price. Discounts, rebates, refunds and credits can reduce the effective selling price. Analyze realized price by product, customer and channel rather than relying on an average company-wide price.

Mix can make a stable product margin look like a company-wide decline. A high-volume, low-margin product or contract may displace a smaller amount of high-margin work. Compare gross profit dollars and gross margin by product, service line, customer group and channel.
Operating margin: is overhead growing faster than gross profit?
If gross margin is steady but operating margin declines, inspect expenses below gross profit. Break payroll into headcount, compensation rates, overtime, commissions and temporary labor. Review marketing by campaign and customer-acquisition channel, and distinguish recurring subscriptions from implementation or launch costs. Rent, insurance, support, administration and software can also grow ahead of sales.
Expansion often creates a timing gap: costs may arrive before the related revenue. New locations, teams, systems or compliance programs can depress the current period’s operating margin. That does not make the decline harmless; it means the analysis should identify the investment, expected timing and evidence that the cost is producing incremental contribution.

Net margin: did financing, tax or non-cash charges change?
When operating income is stable but net margin drops, examine interest expense, effective tax rate, depreciation and amortisation. A new loan, variable-rate debt or refinancing can increase interest without changing the sales operation. Depreciation may rise after equipment or acquired assets are placed in service. Amortisation can change after an acquisition or a revised useful-life estimate.

Tax expense can vary because of jurisdictional mix, changes in deferred tax assets, tax-law effects or a different level of pre-tax income. Separate the reported tax charge from the cash taxes paid when explaining cash performance, and avoid calling a tax-driven decline an operating failure.
Distinguish volume, price and mix effects
Revenue is commonly the product of units, realized price and mix. A useful bridge asks three separate questions:
- Volume: Did the business sell more units, hours, subscriptions or projects?
- Price: Did the realized price per unit change after discounts and concessions?
- Mix: Did customers buy a different combination of products, services, contract types or channels?
Volume growth is beneficial only when the incremental contribution after variable costs is positive. A discounted order can increase revenue and gross profit dollars while reducing gross margin. A large contract can also require unusual onboarding, support or delivery costs that appear later in operating expenses. Track contribution by order or customer where possible, and state the allocation method for shared costs.
Compare periods and business units on the same axes
For two periods, regions or business units, use a consistent comparison framework:

| Axis | Questions to answer |
|---|---|
| Margin level | What are gross, operating and net margins in each period or unit? |
| Change | How many percentage points did each margin move, and what is the dollar change in profit? |
| Cost layer | Did COGS, operating expenses, financing, tax, depreciation or amortisation drive the movement? |
| Mix and volume | Did units, realized prices, customer mix, product mix or channel mix change? |
| Recurring status | Is the item ordinary and repeatable, or unusual and unlikely to recur? |
When comparing business units, use the same allocation rules for shared headquarters, technology and financing costs. A unit can appear more or less profitable simply because common expenses were allocated differently. Show both the reported result and, when relevant, a clearly labeled view before shared-cost allocations.
Check for one-off and non-operating items
A net-profit decline should not automatically be presented as a deterioration in core selling performance. Review the general ledger and income-statement notes for unusual events such as an impairment, restructuring, legal settlement, disaster loss, asset-sale gain or a temporary subsidy. Classify the item according to the applicable accounting framework, then explain whether management expects it to recur.
Do not remove an expense merely because it is inconvenient. Present reported profit first. If an adjusted view is useful, show the exact adjustment, its tax effect where relevant, and why the adjustment is considered unusual. Readers should be able to reconcile the adjusted figure back to the reported statement.

Common calculation errors and how to correct them
- Mixing gross and net revenue: Apply the same treatment of returns, discounts, allowances and sales taxes in both periods.
- Using cash flow instead of profit: Cash received is not the same as accounting revenue, and cash paid for inventory is not automatically period COGS.
- Comparing unequal periods: A 13-week quarter and a 14-week quarter need a calendar explanation or normalization.
- Dividing by the wrong denominator: Margin is profit divided by revenue, not profit divided by costs or cash collected.
- Confusing points with percent change: A move from 10% to 6.67% is a 3.33-percentage-point decline and about a 33.3% relative decline.
- Ignoring negative or near-zero profit: Relative percentage changes become unstable or meaningless when the starting profit is zero or negative. Use dollar changes and margin points instead.
- Comparing incompatible accounting bases: Align accrual versus cash treatment, continuing versus discontinued operations, currency and consolidation scope.
- Attributing everything to operations: Review interest, tax, depreciation, amortisation and unusual items before blaming pricing or productivity.
- Rounding too early: Keep full precision in the worksheet and round only the displayed result, normally to two decimal places for margins.
How to explain the result to stakeholders
Lead with the outcome in one sentence: revenue increased by a stated amount, net profit changed by a stated amount, and net margin moved by a stated number of percentage points. Then provide a bridge in income-statement order.
- State the comparable periods and the net-revenue definition.
- Show revenue and volume, price and mix changes.
- Explain the gross-margin movement through COGS.
- Explain the operating-margin movement through recurring overhead and identified investments.
- Explain the net-margin movement through interest, tax, depreciation, amortisation and one-off items.
- Identify which causes are recurring, which are temporary and what evidence will be monitored next period.
This format prevents a large sales number from obscuring lower-quality revenue and prevents a one-time accounting charge from being mistaken for a permanent collapse in operations.
Do these 3 things before closing this tab:
1Repair Windows errors before they cause bigger problems2Scan for outdated or missing drivers - takes under a minute3Clear out junk files and repair common Windows errorsPractical checklist before publishing or approving the calculation
- Both periods cover the same length and business scope.
- Revenue is reconciled to the same net definition.
- Gross, operating and net formulas use the correct denominators.
- COGS is separated from operating expenses.
- Interest, tax, depreciation and amortisation are visible below operating income.
- Dollar changes and percentage-point changes are both shown.
- Price, volume, product mix and channel mix have been considered.
- One-off and non-operating items are identified without hiding reported results.
- Allocations and accounting reclassifications are documented.
- Every displayed percentage can be traced back to source statement values.
What the numbers mean for decisions
A rising revenue line is valuable only when the incremental sales produce an acceptable contribution after their costs. Falling gross margin calls for pricing, sourcing, product and mix decisions. Falling operating margin calls for capacity and overhead discipline. Falling net margin with stable operating margin calls for financing, tax or asset decisions.
Use the three margins together, not in isolation. A complete comparison shows where profit was lost, whether the cause is controllable and recurring, and which operating measure should be watched in the next period. HMRC describes gross profit rate as gross profit divided by turnover and treats a substantial rise or fall as a risk indicator; that makes margin movement a reason to investigate, not a conclusion by itself.
