Use the cash-flow statement, not the income statement: free cash flow (FCF) = net cash provided by operating activities (CFO) − qualifying capital expenditures (CapEx). Take CFO from the operating-activities subtotal, identify cash paid for long-term assets in investing activities and the notes, apply the company’s stated definition, and label the period, currency and scope. Because FCF is not a uniform GAAP subtotal, reconcile your result to any figure the issuer reports before comparing companies or years.

What free cash flow measures

Free cash flow is the cash generated by normal operations after the business pays for specified long-term assets. The common statement-based calculation is:

FCF = net cash provided by operating activities (CFO) − capital expenditures (CapEx)

SEC staff guidance, Question 102.07 (May 17, 2016), describes this as the typical calculation: cash flows from operating activities presented under GAAP, less capital expenditures. The same guidance warns that “free cash flow” has no uniform definition and must not be presented as though it were automatically cash available for every discretionary use. Debt service, required dividends, lease payments, taxes and other commitments may still consume the cash.

Think of the result as a period measure. It answers how much cash remained after the capital spending included in your definition, not how much cash sits in the bank at the reporting date.

Where each number appears in the financial statements

Operating cash flow (CFO)

Open the statement of cash flows and locate the subtotal usually labeled Net cash provided by operating activities (or, in a loss period, net cash used in operating activities). This is CFO. It is a cash amount for the reporting period, not net income.

The operating section normally starts with accrual-based net income and adjusts for non-cash items—such as depreciation—and changes in operating assets and liabilities. Those working-capital movements can make CFO rise or fall even when earnings look stable. Use the subtotal supplied by the issuer rather than rebuilding it from the income statement.

Capital expenditures (CapEx)

Look in the investing-activities section for cash paid for long-lived assets. Common labels include:

Many statements show investing outflows in parentheses. Treat the amount as a positive deduction in your worksheet, so an investing line shown as (180) means CapEx of 180. Read the cash-flow notes and any non-GAAP reconciliation to determine whether the issuer also includes capitalized software, development costs or another category. A PP&E line alone may not capture the company’s own FCF definition.

What the other statements contribute

The income statement supplies accrual-profit context—revenue, expenses and net income—but it does not substitute for CFO because it includes non-cash items and recognizes revenue and costs under accrual rules. The cash-flow statement reports actual inflows and outflows over time and separates operating, investing and financing activities. Investing activities also include sales of long-term assets; do not automatically net asset-sale proceeds against purchases unless the company’s definition explicitly does so.

Step-by-step calculation from a filing

  1. Choose one reporting period. Use the same quarter, year or trailing period for every input. Do not combine a full-year CFO with a quarterly CapEx figure. Record the period end, currency and whether the figures are consolidated.
  2. Record CFO. Copy the operating-activities subtotal exactly as presented in the statement of cash flows. Keep the sign convention clear: a positive subtotal is cash generated; a negative subtotal is cash consumed.
  3. Find cash CapEx. Read the investing-activities detail and the accompanying notes. Capture purchases or additions paid in cash during that period, and investigate capitalized software, internal-use development or other specified assets.
  4. Read the issuer’s definition. If the company publishes an FCF reconciliation, note every inclusion and exclusion. It may define CapEx more broadly than PP&E or make other adjustments.
  5. Calculate. Subtract qualifying CapEx from CFO. If CFO is negative, the arithmetic can produce negative FCF even before considering financing needs.
  6. Label the result. State the period, currency, units (for example, millions), and definition used, such as “FY2025 CFO less purchases of PP&E.”
  7. Reconcile. Compare your arithmetic with the company-presented FCF. Explain each difference—additional capitalized costs, exclusions, acquisitions, disposals, dividends or debt-related adjustments—instead of silently substituting one number for the other.

Worked arithmetic example

Assume a company reports CFO of $500 million for a period and qualifying CapEx of $180 million. Under the CFO-minus-CapEx definition:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

$500 million − $180 million = $320 million FCF

These figures are an illustrative calculation, not a reported company statistic. A published company result could differ if its definition includes capitalized software, development spending or another adjustment.

Why two legitimate FCF numbers can differ

FCF is a non-GAAP measure rather than a standardized subtotal. SEC staff guidance requires companies that present it to describe how they calculate it and reconcile it to the nearest GAAP measure. Preserve that definition before making a trend or peer comparison.

CapEx scope

One issuer may deduct only cash purchases of PP&E. Another may include capitalized software, internal development, capitalized implementation costs or other long-term assets. “Maintenance” and “growth” CapEx can also be discussed separately by management; do not assume the filing’s total equals maintenance spending.

Working-capital effects in CFO

CFO includes changes in receivables, inventory, payables and other operating balances. A temporary collection or payment-timing effect can lift or depress one period’s FCF without changing the company’s long-run economics. Read the operating-section detail when a year-over-year movement looks unusual.

Acquisitions and disposals

Acquisition payments and proceeds from selling businesses generally appear in investing activities, but they are not automatically part of CapEx. Keep them separate unless the issuer’s stated reconciliation includes them.

Dividends and debt service

The basic formula does not deduct dividends, principal repayments or interest. Mandatory payments may therefore reduce cash available for discretionary uses even when reported FCF is positive. State explicitly if an analysis uses a post-dividend or post-debt-service measure.

Currency, units and period length

Convert amounts only after recording the original currency and exchange-rate basis. A 52-week year, 12-month fiscal year and quarter are not interchangeable. Comparisons should use matching periods and consistent units.

Comparison axis What to verify in each filing Why it changes the comparison
CFO definition Operating-activities subtotal and the working-capital movements behind it Timing of collections, inventory purchases and supplier payments can change CFO independently of earnings.
CapEx scope PP&E purchases plus any capitalized software, development or other assets included by management A broader deduction produces lower FCF than a PP&E-only calculation.
Acquisitions and disposals Whether business purchases or asset-sale proceeds are excluded from or included in the issuer’s reconciliation Large one-time investing flows can distort a simple period comparison.
Dividends and debt service Whether the reported measure deducts dividends, interest or principal repayments Two measures with the same name can represent different cash available after obligations.
Currency and period Reporting currency, units and matching quarter or fiscal year Different currencies or period lengths make raw totals misleading.
GAAP reconciliation Bridge from CFO to the issuer’s FCF and the nearest GAAP subtotal The bridge reveals exclusions that a headline FCF number hides.

AASB 107 emphasizes that cash-flow information helps users evaluate liquidity, solvency, financial structure, and the timing and certainty of cash flows. Those qualities are reasons to inspect the components, not just the final subtraction.

Do not confuse FCF with FCFF or FCFE

A CFO-minus-CapEx result is not automatically free cash flow to the firm (FCFF) or free cash flow to equity (FCFE). FCFF and FCFE are valuation constructs designed for different capital providers. They require additional adjustments and assumptions about interest, taxes, borrowing, repayments and the claims of debt or equity holders.

CFA Institute’s professional-learning material stresses that analysts derive FCFF and FCFE from available financial information and must understand adjustments to net income, EBIT, EBITDA and CFO. If you present one of those measures, document the adjustments and the intended recipient of the cash. Label a simple statement-based result FCF, not FCFF or FCFE.

Alternative conventions you may encounter

Some educational analyses deduct planned cash dividends as well as planned capital expenditures. OpenStax’s accounting text uses that broader convention in a ratio-analysis context, while its finance text presents the common CFO-minus-CapEx formulation and notes that the remainder may support dividends, debt repayment or growth investment. These are different analytical conventions. Name the convention in your heading or formula and never compare a dividend-adjusted figure with an unadjusted figure as if they were identical.

Interpreting a positive or negative result

Positive FCF

A positive result means the selected operating cash flow exceeded the selected capital spending during the period. It does not prove that all obligations are covered, that cash is recurring, or that the business can distribute the full amount.

Negative FCF

A negative result means CFO did not cover the CapEx included in your definition. Fast-growing companies can show negative FCF while investing heavily, but the calculation alone cannot distinguish productive expansion from weak operations. Examine the operating subtotal, the asset categories purchased and the financing section.

Large swings

Investigate working-capital changes, one-time payments, asset purchases, acquisitions and disposals. Keep a bridge for each period so an apparent trend is not merely a change in classification or definition.

Common mistakes and how to correct them

  • Subtracting CapEx from net income: Replace net income with the cash-flow statement’s operating subtotal.
  • Using depreciation as CapEx: Depreciation is a non-cash expense; find actual cash purchases or additions in investing activities and the notes.
  • Ignoring parentheses: Convert a displayed investing outflow such as (180) into a positive $180 deduction in the worksheet.
  • Mixing periods: Match the CFO and CapEx period and fiscal calendar before calculating.
  • Assuming every investing outflow is CapEx: Separate acquisitions, investments and other transactions unless the issuer includes them in its definition.
  • Assuming every company defines FCF alike: Copy the issuer’s reconciliation and list additional capitalized costs or exclusions.
  • Calling the result cash available to spend: Check debt service, required dividends and other non-discretionary commitments first.
  • Calling it FCFF or FCFE: Use those labels only after completing and documenting the valuation-specific adjustments.

A worksheet you can reuse

Build one line per period with these fields:

  • Reporting period and fiscal-year end
  • Currency and units (for example, USD millions)
  • Net cash provided by operating activities (CFO)
  • PP&E purchases or additions
  • Capitalized software, development or other qualifying costs
  • Issuer-defined CapEx total
  • FCF calculation: CFO minus issuer-defined CapEx
  • Company-presented FCF
  • Explanation of any reconciliation difference

Keep the raw statement labels beside your normalized fields. That audit trail lets another reader reproduce the calculation and see whether a later filing changed the definition.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Final checks before publishing or using the number

  1. Confirm CFO came from the operating-activities subtotal for the same period as CapEx.
  2. Confirm CapEx is cash paid, not depreciation, an accrual or a budget.
  3. Read the notes and the issuer’s non-GAAP reconciliation for capitalized software, development and other inclusions.
  4. Record currency, units, fiscal period and sign convention.
  5. Separate acquisitions, disposals, dividends and debt service unless the chosen definition explicitly includes them.
  6. State whether you used the common CFO-minus-CapEx convention or a dividend-adjusted educational variant.
  7. Reconcile your arithmetic to the company’s presentation and explain every difference.
  8. Use the labels FCF, FCFF and FCFE accurately and document any valuation adjustments.
