Start with duration, not the coupon. A bond’s modified duration gives a first estimate of how much its market price could move when yields change: approximate price change (%) = −modified duration × change in yield (percentage points). A duration of 6 implies about a 3% price decline if the relevant yield rises by 0.50 percentage point, before convexity, credit-spread, liquidity, tax and transaction-cost effects. Then check whether the bond’s maturity matches the date you need the money, whether its coupon resets, and whether you could actually hold it through a price decline.

Interest-rate risk is only one part of the decision. Indian bonds can also expose you to issuer default or rating migration, illiquidity, call provisions and the risk that coupons are reinvested at lower rates. The method below is a screening framework, not a personalised recommendation; verify the live price, yield, terms, tax treatment and availability when you invest.

What interest-rate risk means for an Indian bond

Interest-rate risk is the possibility that changing market yields reduce a bond’s tradable price or reduce the rate available when its cash flows are reinvested. The relationship is normally inverse: when comparable yields rise, existing fixed-rate bonds become less attractive and their prices fall; when yields fall, their prices generally rise. SEBI describes this inverse relationship and lists interest-rate, default, liquidity and call risks as separate risks an investor should consider.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The price change matters immediately if you sell before maturity, pledge the security, or value a portfolio at market prices. Even if you never sell, a rate move can change the return on coupons and principal that must be reinvested. A bond held to maturity can therefore reduce one form of rate risk without eliminating every risk.

Fixed-rate bonds

A fixed-rate bond promises a stated coupon on a schedule. Its cash flows do not change when market yields move, so its price must adjust to make the security’s yield competitive with newly issued bonds. The farther away the final principal payment is, and the smaller the interim coupons are, the more concentrated the value is in distant cash flows and the more sensitive the price usually becomes.

Floating-rate bonds

A floating-rate bond periodically resets its coupon against a reference benchmark plus or minus a stated spread. Resets can reduce sensitivity to broad rate moves, but they do not make the security risk-free. The benchmark, reset frequency, observation or payment lag, floor, cap and contractual spread determine how quickly the coupon responds. SEBI also cautions that spread risk and basis risk can create losses even when the chosen benchmark moves as expected.

Other risks that can look like interest-rate risk

  • Credit risk: a deterioration in the issuer’s finances or rating can lower the price independently of government yields.
  • Liquidity risk: a thin secondary market can force a sale below a theoretical value or make the bid-offer spread expensive.
  • Call or put risk: an issuer may repay a callable bond when refinancing is favourable to it, while an investor’s put right may be exercisable only on specified dates and terms.
  • Reinvestment risk: coupons or an early repayment may have to be invested at a lower rate than the bond’s original yield.

Input Why it matters What to record
Clean price The quoted price excluding accrued coupon; it is the usual starting point for a market-value calculation. Price and quote date.
Accrued interest The buyer normally compensates the seller for coupon earned since the last payment. It affects the amount paid even though it is not a change in the bond’s economic value. Accrued amount and settlement convention.
Coupon and payment frequency Earlier and larger cash flows generally shorten duration relative to an otherwise similar low-coupon bond. Coupon rate, fixed or floating, and annual, semi-annual or other frequency.
Maturity date Sets when principal is due and whether the bond extends beyond your spending date. Final legal maturity and any amortisation schedule.
Yield to maturity A single rate that equates the price with promised cash flows, assuming the bond is held to maturity and payments occur as stated. Quoted YTM, compounding convention and whether it is gross or net of any charges.
Modified duration First-order estimate of percentage price sensitivity to a one-percentage-point yield change. Duration in years and the date or price used to calculate it.
PV01 Rupee price impact of a one-basis-point, or 0.01%, yield move. PV01 per bond or per ₹1 lakh/₹1 crore position, with its sign convention.
Call, put and other options Optional cash flows can change duration and make a simple maturity-based estimate unreliable. Exercise dates, prices, notice periods and make-whole or premium provisions.
Issuer and rating Credit deterioration can overwhelm the effect of a small government-yield move. Current rating, outlook, seniority, security and key financial disclosures.
Trading conditions Liquidity determines how closely you can exit near an indicated value. Recent trades if available, bid-offer spread, minimum lot and settlement cycle.

If a venue supplies duration or PV01, confirm whether the measure is calculated to maturity, to the next call, or under an option-adjusted convention. Those alternatives are not interchangeable.

Use modified duration to estimate a price move

The Reserve Bank of India defines modified duration as approximately the percentage change in a bond’s price for a 1% change in yield. Its FAQ gives the example of a 15-year bond with seven years of duration: a one-percentage-point annual yield increase would produce an approximate 7% price fall. The estimate is a sensitivity measure, not a promised result.

The screening equation is:

Approximate price change (%) = − modified duration (years) × change in yield (percentage points)

Use percentage points, not percent notation. A move from 7.00% to 7.50% is +0.50 percentage point, or +50 basis points. With modified duration 6, the estimated change is −6 × 0.50 = −3.0%.

Three basic scenarios

For a bond with modified duration 6 and a current clean price of ₹100,000, the first-pass estimates are:

Yield scenario Yield change Estimated price change Illustrative clean price
Rates fall −50 basis points (−0.50 percentage point) Approximately +3.0% About ₹103,000
No change 0 basis points Approximately 0% About ₹100,000
Rates rise +50 basis points (+0.50 percentage point) Approximately −3.0% About ₹97,000

These figures exclude accrued interest, coupon income, taxes, dealing costs and any change in credit spread or liquidity. They are not a forecast of the bond’s total return. If the quote is per ₹1,000 face value, scale the rupee result to your actual holding.

PV01 for a rupee estimate

RBI defines PV01 as the price impact of a one-basis-point (0.01%) yield movement. If a bond’s PV01 is ₹58 per ₹1 lakh face value, a 50-basis-point rise implies roughly ₹2,900 of first-order price loss: 58 × 50. Check whether the provider reports PV01 as a positive magnitude or a signed loss number, and whether it is per unit, per lot or for your entire position.

Why the estimate is not exact

  • Convexity: duration is a linear approximation. For a plain bond, the price-yield curve is curved, so the actual move differs more as the yield change becomes larger.
  • Credit spread: a corporate bond can fall because its spread over a government benchmark widens, even if the benchmark yield is unchanged.
  • Liquidity: a wider bid-offer spread or a lack of buyers can produce a lower executable price than a model value.
  • Options: calls, puts, step-up coupons and other features can change the cash-flow pattern when yields move.
  • Accrued coupon and settlement: the clean-price estimate does not by itself tell you the cash amount exchanged on settlement.

For small parallel yield shifts in a plain, option-free bond, duration is a useful screen. For larger shocks or securities with options, use the issuer’s or intermediary’s full cash-flow valuation and ask what assumptions drive it.

Match duration and maturity to when you need the money

Maturity is the legal repayment date; duration is the weighted timing of the bond’s cash flows and is the more direct measure of small yield sensitivity. Two bonds can mature in the same year yet have different durations because their coupons, payment frequencies and embedded options differ. A lower coupon generally produces a longer duration than a higher coupon with otherwise similar terms.

Start with your spending date. If you need the principal in three years, a bond maturing in seven or fifteen years leaves you dependent on a sale price at the three-year mark. A rate rise shortly before that date can turn a paper loss into a realised loss. A bond maturing on or before the cash-need date reduces that particular sale requirement, although it may have a different yield, credit quality or reinvestment profile.

Use the relevant point on the yield curve

Do not use only the Reserve Bank policy rate as a proxy for every bond. A two-year security responds mainly to changes around the short and intermediate part of the Indian government curve; a fifteen-year security responds more to long-term inflation, fiscal and growth expectations. A curve steepening (long yields rising relative to short yields) can hurt a long bond while leaving a short bond comparatively stable. A flattening can produce the opposite relative result. Compare the bond’s maturity and duration with the segment most likely to move, rather than assuming one headline rate explains all price changes.

No single current yield-curve statistic is sufficient for a purchase decision. Obtain a date-stamped curve and the actual issue quote at the time of investment, and note whether the quoted yield is a government benchmark, a corporate spread or a dealer indication.

Fixed versus floating: what actually changes

Feature Fixed-rate bond Floating-rate bond
Coupon Contractual rate remains unchanged until maturity or an option event. Resets periodically to a benchmark plus or minus a contractual spread.
Rate sensitivity Usually higher when duration is long, coupons are low and maturity is distant. Usually lower after a reset, but sensitivity remains between reset dates and can be significant if the reset is infrequent or lagged.
Key checks Duration, convexity, maturity and call terms. Benchmark definition, reset frequency, observation/payment lag, floor, cap, spread and fallback language.
Main non-rate concern Credit and liquidity spreads can move independently of government yields. Basis risk and spread risk: the bond’s benchmark or spread may not track the rate you care about.
Cash-flow certainty Coupon is known, subject to issuer performance and options. Future coupons vary with the reference rate, subject to floors, caps and contractual adjustments.

A floating coupon is not automatically safer. For example, if your borrowing or spending benchmark is a different tenor from the bond’s reference rate, the two can diverge. If the spread widens, the price can fall even while the benchmark is flat. A cap can prevent the coupon from fully benefiting when rates rise, while a floor can limit the benefit to the issuer when rates fall. Read the reset formula rather than relying on the word “floating.”

Government and corporate bonds have different rate-risk combinations

Indian government securities generally have lower issuer-default risk than corporate debt, but they remain fully exposed to changes in market yields. A long-dated government bond can therefore experience a substantial mark-to-market decline during a rate rise despite the government’s ability to pay at maturity.

Corporate bonds add another layer. Their prices respond to the government curve, the issuer’s credit rating and financial condition, and the liquidity premium demanded by buyers. A downgrade or concern about cash flow can widen the credit spread by more than the underlying government yield moved. Compare credit quality and duration separately; a higher coupon is not compensation that can be assumed to cover every adverse scenario.

Question Government security Corporate bond
Rate-driven price move Depends mainly on duration and the relevant government-curve segment. Depends on duration plus changes in the issuer’s spread over the government curve.
Default exposure Lower issuer-default exposure than corporate debt, but not zero risk in every structure or transaction. Rating migration, recovery value, seniority and issuer finances matter.
Liquidity Often better in actively traded benchmark issues, but not every maturity or lot is equally liquid. Can be thin; an attractive quoted yield may include compensation for difficult exit conditions.
Due diligence Check duration, curve point, maturity and options. Do all government-security checks, then add rating, financial statements, covenants and spread history where available.

Holding to maturity: what it helps with and what it cannot fix

For a performing, plain, fixed-rate bond that pays exactly as promised, holding until the final maturity can make interim market-price volatility less important: the contractual principal and coupons are received instead of selling at the depressed quote. This is a change in your exposure to mark-to-market loss, not proof that the investment’s value never changed.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Holding does not remove:

  • Reinvestment risk: coupons received before maturity may earn less when rates fall, so the final accumulated return depends on reinvestment rates.
  • Default or restructuring risk: an issuer can miss, defer or alter payments before maturity.
  • Call risk: an issuer may redeem a callable bond when yields fall, returning principal when comparable reinvestment opportunities are less attractive.
  • Liquidity risk: an emergency sale still depends on buyers and executable prices.
  • Inflation, tax and cost risk: the nominal cash flows may buy less, and taxes or dealing costs reduce the amount you keep.
  • Opportunity cost: a long holding can prevent you from using a more attractive or better-matched investment later.

Ask whether you can genuinely hold through the bond’s legal maturity, not merely whether a brochure labels it “hold to maturity.” A planned expense, margin call or uncertain income can force an earlier sale.

A repeatable pre-purchase stress test

  1. Define the cash-need date. Write the date and amount you may need, including a reserve for uncertainty. Reject or flag bonds whose maturity is materially later unless you accept sale-price risk.
  2. Capture the contract. Record clean price, accrued interest, coupon, payment frequency, maturity, YTM, call/put terms, minimum lot and settlement details.
  3. Obtain sensitivity measures. Record modified duration and PV01 from the venue or calculate them from the promised cash flows. Note whether the figure is to maturity, to a call date or option-adjusted.
  4. Run parallel-yield cases. At minimum test −50 bp, unchanged and +50 bp. For a long-duration or concentrated holding, add a larger shock and document that it is a stress case rather than a forecast.
  5. Separate rate and spread shocks. For a corporate bond, test what happens if the government yield is unchanged but the credit spread widens. For a floating bond, test a wider spread or a benchmark move that is out of sync with your liability or spending rate.
  6. Add cash income and costs. Show coupon receipts, accrued interest, brokerage or platform charges, taxes and the bid-offer spread. Distinguish a price return from a total-return estimate.
  7. Check exit capacity. Look for recent trading activity, indicative bids, lot size and settlement timing. Treat an absent or stale quote as a liquidity warning, not as evidence that the price is stable.
  8. Review concentration. Consider the combined duration, issuer exposure and maturity dates of all your bonds. Several issuers can still create one large long-duration bet.
  9. Write the decision rule. Before buying, state the maximum tolerable price decline, the date the money is needed and the condition under which you would sell or continue holding. This prevents a rising-rate scenario from becoming an improvised decision.

Compare candidate bonds on the same axes

A high YTM alone is not a sufficient comparison. Put each candidate in a common table and make unknown values visible instead of filling them with assumptions.

Comparison axis Questions to answer Why it can change the choice
Duration and PV01 How much would the price change for 25, 50 or 100 bp? Quantifies mark-to-market exposure and allows positions of different sizes to be compared.
Maturity versus cash need Will principal arrive before the spending date? Prevents an unavoidable sale from becoming a rate bet.
Coupon structure Fixed, floating or stepped? What is the reset formula? Determines how quickly income responds and whether basis, floor, cap or spread risk exists.
Yield to maturity What assumptions and compounding convention does the quoted yield use? Provides a common return measure, but only under its cash-flow and holding assumptions.
Credit quality What are the current rating, outlook, seniority, security and issuer financial trends? Separates rate risk from default and spread risk.
Liquidity Can you find a realistic bid for the size you own? Determines whether a model price can be converted into cash.
Callability When can the issuer redeem, and at what price? Can shorten the life of a bond when reinvestment is least attractive.
Reinvestment exposure When are coupons and principal received, and at what rates might they be reinvested? Changes the return even when the bond is held to maturity.
Taxes and transaction costs How are interest, gains and charges treated for your tax status and account? Converts a headline YTM into the amount you may actually retain.

If duration is not stated, ask the intermediary for the cash-flow calculation or use a spreadsheet that discounts every promised payment at the quoted yield. Do not substitute the legal maturity for duration; that can materially understate sensitivity for low-coupon, long-dated bonds.

Common mistakes and how to correct them

Choosing the highest coupon

A coupon is the contractual cash payment, not the expected total return and not a measure of safety. Compare YTM, duration, credit quality and liquidity after accounting for the purchase price.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Assuming government bonds cannot lose money

Government credit strength does not stop a long bond’s market price from falling when yields rise. If you might sell before maturity, perform the duration scenarios even for a government security.

Using maturity as the only risk measure

Maturity tells you when principal is due; modified duration tells you approximate price sensitivity. A high coupon can make two same-maturity bonds behave differently, while an embedded call can alter effective life.

Believing “floating” means no rate risk

Check the benchmark, reset lag, floor, cap and spread. Test a basis mismatch and a spread widening separately from a benchmark change.

Applying duration to a large shock without qualification

Duration is first order. Include convexity or a full repricing for larger moves, and add credit-spread and liquidity assumptions for corporate issues.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Ignoring accrued interest and dealing costs

Separate clean price from the settlement amount, then subtract brokerage, taxes and the bid-offer spread when estimating what you can realise.

Planning to hold but keeping no liquidity reserve

An unexpected expense can force a sale at the worst time. Keep money needed for near-term obligations outside a bond whose duration or maturity does not match them.

How to interpret the result

The central trade-off is current yield versus sensitivity to adverse rate moves and your ability to tolerate or wait through volatility. A longer-duration bond can provide a higher quoted yield, but that yield does not compensate automatically for a loss you may realise before maturity. A shorter-duration or floating-rate structure may reduce mark-to-market sensitivity while bringing different reinvestment, basis, cap, floor, credit or liquidity trade-offs.

Use the stress-test output as a screening tool. If a plausible 50-basis-point move produces a loss larger than you can tolerate, reduce duration, reduce position size, choose a maturity closer to your cash need, or accept that the candidate is unsuitable for that objective. If the bond passes the rate test but fails the credit or liquidity test, the rate calculation has not made it safe.
