Assess energy exposure by tracing four links: the physical energy a company consumes, the price benchmarks and contracts it uses, the speed of customer price recovery, and the portion protected by hedges. Then apply explicit price shocks to the remaining exposure and carry the result through margins, cash flow, debt service and valuation. Industry labels alone are not a reliable guide: two manufacturers, airlines or utilities can have very different risk because their contracts, geography, hedge books and balance sheets differ.

What energy-cost exposure actually measures

Energy exposure is the change in a company’s financial results when fuel, gas, electricity, feedstock or transport-fuel prices move. The relevant exposure is not simply the amount spent on energy. It is the interaction of several variables:

  • Energy intensity: how much energy is required for each unit of output or revenue.
  • Price basis: the regional gas index, oil marker, power market or other benchmark that determines the purchase price.
  • Contract structure: whether supply is bought at spot prices, fixed prices, regulated tariffs or under long-term agreements.
  • Pass-through: whether and when higher input costs can be charged to customers.
  • Hedging: how much expected consumption is covered, with which instruments and for how long.
  • Operating response: whether production, transport modes, product mix or operating hours can change.
  • Financial capacity: liquidity and covenant headroom available while costs rise or cash is tied up in collateral and working capital.

A company can therefore have high gross energy spending but modest earnings risk if it has matching customer surcharges and effective, long-dated hedges. Conversely, a company with lower absolute spending can face a severe shock if it buys on spot markets, has fixed selling prices and cannot reduce consumption.

There is no universal published threshold for what counts as high energy exposure. Use the issuer’s latest disclosures and model the company’s own price bases, volumes and contracts rather than applying a sector-wide cutoff.

Step 1: Map the physical exposure

Start with the latest annual report, regulatory filing and segment notes. Build an inventory by business segment and geography. Separate energy purchased directly from energy embedded in third-party services, such as contracted transport or outsourced processing.

Information to capture for every energy input

Field What to record Why it matters
Input Fuel oil, diesel, gasoline, natural gas, electricity, steam, feedstock or transport fuel Different commodities have different benchmarks, volatility and hedge instruments
Segment and geography Plant, fleet, mine, data center, region or reporting segment Local prices, weather and regulations can make exposure uneven within one company
Volume Physical consumption or production volume, with the reporting period and units Volume is needed to translate a price move into a cost change
Benchmark Regional gas index, oil marker, power market or supplier formula A shock to the wrong benchmark gives a misleading result
Purchase terms Spot, fixed-price, regulated, indexed or long-term contract Terms determine the timing and size of price changes
Currency Currency in which the input is priced and reported Foreign-exchange movements can amplify or offset a commodity move

Read narrative risk disclosures as well as numerical tables. Novelis says fluctuating energy costs worldwide, driven by changes in supply and demand and by international and geopolitical events, expose it to earnings volatility. That statement is useful only after you identify which facilities, contracts and products create the volatility.

Separate direct and indirect consumption

Direct consumption includes fuel burned in furnaces, vehicles, generators or boilers and electricity purchased for operations. Indirect exposure can arise when a supplier passes energy costs through in a freight, raw-material or processing charge. Ask whether the indirect charge follows the same benchmark and timing as the company’s own purchases. If not, a hedge on direct consumption may not protect the full economic exposure.

Check volume risk before applying a price shock

Energy use often changes with production, weather or traffic. A price sensitivity based on normal volume can overstate risk in a downturn, when consumption falls, or understate it during a volume surge. Record whether disclosed volumes are actual, contracted, forecast or capacity-based, and use operating scenarios rather than assuming one constant volume.

Step 2: Trace how costs are recovered from customers

After mapping inputs, read customer contracts, tariff schedules and management commentary to determine who ultimately bears a price increase. Look for fuel surcharges, electricity-adjustment clauses, index-linked pricing, automatic tariff revisions and “pass-through” language.

Questions to answer for each major contract

  1. Which benchmark or supplier invoice triggers a price adjustment?
  2. Is the adjustment automatic, discretionary or subject to regulatory approval?
  3. Does it recover the full cost, a percentage, or only costs above a threshold?
  4. How often can the selling price change?
  5. What is the lag between the input-price move and the revenue adjustment?
  6. Are there caps, floors, reopeners or termination rights?
  7. Does the clause cover energy consumed by the company, energy embedded in purchased goods, or both?

A pass-through clause does not eliminate risk if it operates with a delay. During the lag, the company absorbs the higher cost, may need additional working capital and can breach covenants before the surcharge appears in revenue. A clause may also match a different benchmark from the company’s purchase, creating basis risk.

Novelis specifically warns that earnings can become volatile when energy-cost changes cannot be recovered immediately under existing contracts. Treat that timing gap as a temporary margin exposure even if management expects eventual recovery.

Distinguish accounting recovery from economic recovery

A contract can permit a future surcharge while accounting rules defer recognition, or it can recognize a derivative gain while the operating cost has not yet changed. Align the timing of the operating model, cash receipts and accounting entries. Do not interpret a reported hedge gain as proof that customers have already compensated the company.

Step 3: Quantify what a 10% price move means

Use the issuer’s own market-risk sensitivity first. It usually reflects the company’s benchmarks, hedges and accounting conventions better than a generic spreadsheet. Then rebuild the sensitivity so you can see which assumptions drive the result.

Apply the shock to each benchmark, not to an undifferentiated energy total

For every exposure line, identify the portion linked to the shocked benchmark, the volume during the period, the hedge offset and the pass-through timing. A practical calculation sequence is:

  1. Estimate unhedged cost change from the benchmark move and the exposed volume.
  2. Apply the contractual share and timing of customer recovery.
  3. Offset the economic effect of forwards, swaps, options or collars that cover the same benchmark and period.
  4. Adjust for volume changes, basis differences, foreign exchange and operational responses.
  5. Carry the residual into gross margin, EBITDA, operating cash flow, free cash flow, debt service and covenant headroom.

Do not treat a 10% shock as a forecast. It is a common stress case that makes assumptions visible. Test both upward and downward moves where the company’s contracts or hedges are asymmetric.

Interpret the Novelis sensitivity correctly

Novelis reports that natural gas and electricity represented approximately 98% of its fiscal-2026 energy consumption by cost. Its disclosed 10% energy-price sensitivities show a negative $3 million fair-value effect for natural gas and a negative $5 million effect for diesel fuel. The figures describe derivative fair value, not a forecast of total company earnings. They do not, by themselves, include every physical purchase, customer surcharge, production response or cash-flow effect.

Use such a table as a starting point: identify the instrument, benchmark, reporting date and direction of the shock, then reconcile the derivative result with operating consumption and contract recovery. A large derivative sensitivity can coexist with modest earnings exposure if the derivative offsets a matching physical cost; a small derivative sensitivity can coexist with large operating risk if most consumption is unhedged.

Show the result in financial terms an investor can test

Output What the model should show
Gross margin Immediate cost increase, pass-through lag and any production curtailment
EBITDA Operating effect after variable-cost and pricing responses
Operating cash flow Cash timing, working-capital needs and hedge settlements
Free cash flow Operating cash flow after maintenance and growth capital expenditure
Debt service Interest and principal coverage after the shock
Covenant headroom Distance from leverage, coverage or liquidity thresholds
Asset values Impairment or terminal-value sensitivity to sustained high prices

Step 4: Inspect the hedge book

Read the derivatives note and risk-management section line by line. Record the instrument type, notional volume, maturity, benchmark, settlement terms, collateral requirements and accounting treatment. Common instruments include forwards, swaps, options and collars. A collar combines option positions and can limit both downside and upside, so its protection cannot be summarized as a simple fixed price.

Compare hedge coverage with expected consumption

For each future period, divide hedged volume by expected physical consumption or production. Compare the hedge benchmark with the purchase benchmark and place maturities on a calendar. Coverage that looks high for the next quarter may fall sharply after contracts expire. Coverage can also be misleading when expected production changes or when the hedge is for a different region, quality or delivery point.

Identify residual risks

  • Basis risk: the hedge price follows a different location, grade or index from the physical purchase.
  • Volume risk: actual consumption is lower or higher than the hedged amount.
  • Timing risk: the hedge matures before the cost is incurred or the surcharge is collected.
  • Counterparty risk: a trading partner cannot perform or collateral terms create liquidity pressure.
  • Accounting risk: fair-value changes reach earnings before the offsetting operating cost, or hedge accounting is discontinued.
  • Optionality risk: an option or collar protects only within specified price ranges.

Southern Company notes that weather, demand surprises and market constraints can still force purchases at unfavorable prices even when hedges are in place. Treat hedges as a reduction in volatility, not as a guarantee of a fixed all-in cost.

Devon Energy describes using swaps, calls, puts and collars for oil, gas and natural-gas-liquids exposure. For a producer, the analysis must include both sides of the position: a hedge can protect realized prices but also limit upside when market prices rise. Match the instrument’s payoff with the company’s production profile and debt obligations.

Step 5: Build base, adverse and severe scenarios

One sensitivity is not enough for a business with long-lived assets, volatile demand or uncertain transition costs. Build at least three internally consistent cases. The exact percentages should reflect the issuer’s disclosed risk ranges and the commodity curve available at the valuation date; do not present an arbitrary case as a probability.

Case Commodity assumption Operating and contract assumptions Outputs to examine
Base Current budget or planning curve Expected volumes, normal hedge effectiveness and contractual pass-through Budget EBITDA, cash flow, capital expenditure and leverage
Adverse Higher input prices or an unfavorable benchmark spread Pass-through delayed, partial hedge coverage, modest volume decline and higher working capital Margin compression, liquidity draw, covenant headroom and debt-service coverage
Severe Sustained high prices plus basis or supply disruption Hedges less effective, demand weakness, curtailment, foreign-exchange pressure and carbon-cost increase where relevant Free-cash-flow deficit, impairment risk, refinancing need and asset-stranding risk

Keep the assumptions linked. It is inconsistent to model high fuel prices, unchanged customer demand, immediate full pass-through and perfect hedge performance in the same severe case. A credible scenario may combine higher costs with lower volumes and a delayed surcharge.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Include transition and carbon-cost variables where material

For energy-intensive or long-lived assets, test not only fossil-fuel prices but also carbon costs, efficiency investment, fuel switching and the useful life of equipment. A lower long-term fossil-fuel price does not automatically remove transition risk if regulation, customer preferences or technology make an asset uneconomic.

Step 6: Connect operating scenarios to valuation

Check whether the assumptions used in the budget also appear in impairment tests, discounted-cash-flow terminal values, debt models and sustainability reporting. Inconsistent assumptions can make a company appear resilient in one document and vulnerable in another.

EY’s May 2025 Applying IFRS — Connected Financial Reporting guide states: “Where significant uncertainty and judgement exists, an expected cash flow approach, based on probability-weighted scenarios, may be more appropriate.” It also notes that scenario analyses are particularly relevant for highly impacted extractive and manufacturing industries.

Test valuation headroom, not just earnings

For each scenario, recalculate the cash flows used to value assets and equity. Compare the resulting value with carrying amounts, debt balances and market capitalization. A business can absorb one year of lower EBITDA yet still face a material impairment if high costs persist and the terminal value depends on an optimistic margin.

Step 7: Compare companies on consistent decision axes

When comparing potential investments, use the same questions and period for every issuer. A table prevents a strong hedge disclosure from overshadowing weak liquidity or an unfavorable operating geography.

Decision axis Evidence to compare Interpretation
Energy intensity Energy cost or consumption relative to revenue, output and segment profit Higher intensity generally magnifies price sensitivity, but only after contracts are considered
Benchmark and geography Regional indexes, delivery points, weather exposure and currency Two companies using the same fuel may face different prices and basis risk
Pass-through Formula, coverage, approval process and lag Fast, broad recovery protects margins better than delayed or capped recovery
Hedge coverage and tenor Percentage of expected volume hedged, instrument, maturity and collateral Coverage must be matched to physical volume and the period of risk
Supply structure Regulated, fixed-price, indexed, spot or long-term supply Contract stability can reduce short-term volatility while creating renewal risk
Operational flexibility Ability to switch fuels, alter production, reroute logistics or change product mix Flexibility can reduce exposure when prices move quickly
Liquidity and leverage Cash, revolver availability, maturities and covenant headroom Financial capacity determines whether a temporary shock becomes a solvency problem
Valuation headroom Downside value, impairment cushion and terminal-value assumptions A resilient operation can still be a poor investment at an assumption-heavy valuation

Rank companies by the residual risk after contracts and hedges, not by gross fuel spending. Document why one company’s residual exposure is more manageable: a closer benchmark match, shorter pass-through lag, stronger liquidity or greater operating flexibility.

A repeatable filing-to-model workflow

  1. Collect the latest filing. Start with risk factors, segment notes, commitments, derivatives, market-risk tables and management discussion.
  2. Create the exposure register. List each input, location, volume, benchmark, purchase term, currency and reporting period.
  3. Map revenue recovery. Attach each major input to the customer contract, surcharge or regulated mechanism that may offset it.
  4. Build the hedge calendar. Show notional volume, instrument, benchmark and maturity beside expected consumption or production.
  5. Reconcile disclosed sensitivities. Label whether each figure is derivative fair value, operating profit, cash flow or another measure.
  6. Run the 10% test. Apply the move separately to gas, electricity, oil, diesel and other material inputs, with the correct direction and basis.
  7. Add lag and volume cases. Delay recovery, vary demand and test hedge over- or under-coverage.
  8. Carry results through the statements. Show margin, EBITDA, cash flow, capital expenditure, debt service, covenants and asset values.
  9. Compare peers. Use identical axes and periods, and mark any item that is not disclosed rather than guessing.
  10. Set a monitoring list. Track contract renewals, hedge expiries, benchmark spreads, regulatory decisions, liquidity and changes in management’s assumptions.

Common analytical mistakes and how to avoid them

Using the industry label as the risk measure

“Energy-intensive” is a useful starting description, not a conclusion. A regulated utility, a fixed-price manufacturer and a spot-exposed manufacturer can have different outcomes despite similar energy use.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Equating hedge notional with protection

Notional volume says how much is covered, not whether the hedge matches the location, timing, volume or accounting exposure. Inspect all residual risks before treating coverage as protection.

Reading a derivative sensitivity as an earnings forecast

The Novelis figures illustrate why this fails: the disclosed $3 million natural-gas and $5 million diesel effects are derivative fair-value sensitivities. They are not total-company earnings changes.

Assuming pass-through is immediate and complete

Read the lag, cap, floor, approval requirement and benchmark definition. Model the cash shortfall during the recovery period.

Ignoring the balance sheet

A temporary cost increase can require collateral, inventory financing or a revolver draw. Include liquidity and covenant tests even when the long-run contract economics look favorable.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Mixing incompatible assumptions

Keep commodity prices, demand, hedge performance, foreign exchange, carbon costs and capital expenditure internally consistent across budgets, impairment tests and sustainability disclosures.

How to decide whether exposure is acceptable

Before investing, write a one-page conclusion that answers four questions without relying on a single ratio:

  • What physical input and benchmark create the largest unprotected cost?
  • How many months can the company operate before customer recovery or hedge renewal?
  • What happens to free cash flow, debt service and covenant headroom in the adverse and severe cases?
  • Does the current valuation leave enough room for those outcomes, including impairment or transition costs?

Recheck the latest filing, hedge book, commodity curve and accounting assumptions before making an investment decision. Sensitivities are dated and model-dependent, and many isolate derivatives rather than total enterprise earnings. The most resilient company is the one whose residual exposure remains financeable under a sustained, clearly defined stress case—not necessarily the one with the smallest gross energy bill.
