Operating costs reduce profit before financing, while interest expense reduces the amount left after operations. In the usual income-statement flow, revenue less cost of goods sold produces gross profit; gross profit less operating expenses produces operating profit (EBIT); interest then reduces profit before tax; and taxes and other applicable items produce net profit.

A practical expression is: net profit = income − (cost of goods sold + operating costs + interest + tax + depreciation + amortisation). Business.govt.nz published this formula in 2025. The exact labels and order can vary by accounting framework and business model, so use the company’s statement and notes to confirm classification.

How the income statement moves from revenue to net profit

Net profit, also called net income or net earnings, is the residual after the business records all included income and expenses for the period. The sequence below shows where operating costs and interest enter the calculation.

  1. Revenue: money earned from selling goods or providing services.
  2. Cost of goods sold (COGS): direct production or purchase costs deducted from revenue.
  3. Gross profit: revenue minus COGS.
  4. Operating expenses: costs of running the business, such as administration, selling, marketing, warehousing, distribution, employee costs and depreciation when classified as operating.
  5. Operating profit: gross profit minus operating expenses. It is commonly called income from operations or EBIT before financing and tax.
  6. Interest expense: the cost of borrowed money, normally deducted after operating profit. Interest income may partly or wholly offset it.
  7. Profit before tax: operating profit after net interest and other items presented before tax.
  8. Income tax and other applicable expenses: deductions that produce net profit.

The U.S. Securities and Exchange Commission (SEC) describes interest income and expense as being added to or subtracted from operating profits to arrive at profit before income tax. OpenStax’s Principles of Finance 2e likewise identifies interest expense, gains or losses and income tax expense as common deductions between operating income and net income.

What each cost does to profit

Revenue and gross profit set the amount available

Revenue does not equal profit. A manufacturer, retailer or other product business must first cover COGS. If revenue is $1 million and COGS is $600,000, gross profit is $400,000. That $400,000 must fund operating expenses before the company has operating profit available for lenders, tax authorities or owners.

Service businesses may have fewer costs labeled COGS, while some companies classify staff or hosting costs as cost of revenue. The relevant question is where the statement places the cost, not whether the business uses a particular industry label.

Operating costs reduce operating profit

Operating costs consume resources required to run the core business. Payroll, premises, utilities, software, advertising, sales commissions, logistics, insurance and professional fees are typical examples. Depreciation and amortisation are also often included in operating expenses, although some statements show them separately.

When an operating cost rises and all other items stay constant, operating profit falls dollar for dollar. Because operating profit is measured before financing and tax, the effect appears in the operating margin: operating profit divided by revenue. A larger payroll, rent increase or marketing program can therefore weaken operating performance even if the company has no debt.

Interest expense reduces profit after operations

Interest expense is compensation to banks, bondholders or other lenders for the use of borrowed funds. It is generally shown below operating profit. A company can therefore keep sales, COGS and operating expenses unchanged while a larger debt balance, higher interest rate, refinancing, shorter maturity or unfavorable loan terms reduce profit before tax and net profit.

Interest does not normally reduce operating profit. It reduces the conversion of operating profit into profit before tax. If a company earns interest on cash or investments, interest income can offset some interest expense; the statement may show the items separately or present net finance cost.

Taxes and other items determine the bottom line

After interest and any gains or losses presented in that section, income tax and other applicable expenses are deducted. Tax is calculated under the relevant tax rules, not simply as a fixed percentage of every accounting expense. Non-operating gains, restructuring charges or impairment losses can also affect net profit depending on the reporting framework and the period.

Operating costs versus interest expense

The two costs both lower net profit but answer different management questions. Operating costs describe resources consumed by the business model; interest expense describes the price and structure of financing.

Dimension Operating costs Interest expense
Where it usually appears Between gross profit and operating profit After operating profit and before tax
What drives it Headcount, rent, marketing, distribution, software, depreciation and other operating decisions Debt balance, interest rate, currency, maturity, covenants and refinancing terms
Primary metric affected Operating profit and operating margin Profit before tax, net margin and interest coverage
Typical management lever Pricing, productivity, staffing, supplier terms and discretionary spending Debt repayment, refinancing, fixed or floating rates and capital structure
Can it change without changing operations? Usually reflects a change in how the business runs Yes. Rates or debt can change while sales and operating costs remain constant

U.S. tax regulations generally distinguish operating expenses from interest and taxes: operating expenses are expenses outside COGS, while interest and taxes are excluded from that operating-expense definition. Accounting statements can use different subtotals, so read the accompanying notes before comparing companies.

Worked example: tracing every deduction

The following is an arithmetic illustration, not a reported company statistic. Assume the business has revenue of $1,000,000, COGS of $600,000, operating costs of $250,000, interest expense of $50,000 and tax of $20,000.

Step Calculation Result
Revenue Given $1,000,000
Gross profit $1,000,000 − $600,000 COGS $400,000
Operating profit $400,000 − $250,000 operating costs $150,000
Profit before tax $150,000 − $50,000 interest $100,000
Net profit $100,000 − $20,000 tax $80,000

In this example, operating costs consume $250,000 of gross profit before lenders are paid. Interest then consumes one-third of the remaining $150,000 operating profit, leaving $100,000 before tax. The $20,000 tax charge leaves $80,000, an 8% net margin on revenue.

If operating costs rise

Suppose operating costs increase by $30,000 while revenue, COGS, interest and tax remain as stated. Operating profit falls from $150,000 to $120,000. Profit before tax falls to $70,000 before considering any tax change. The first visible deterioration is the operating margin, which tells you that the core cost structure changed.

If interest expense rises

Instead, suppose refinancing increases annual interest by $30,000 while operating costs remain $250,000. Operating profit stays at $150,000, but profit before tax falls from $100,000 to $70,000. The decline appears below operating profit and points to financing, not weaker day-to-day operations. Actual tax expense may change with taxable income, so the final net-profit effect is not necessarily exactly $30,000.

How to diagnose a lower net margin

Build a profit bridge

Arrange the period-to-period change as revenue → gross profit → operating profit → profit before tax → net profit. Compare each subtotal with the prior period and explain the largest movement before looking at percentages. This prevents a financing problem from being mistaken for a sales or productivity problem.

Analyze operating costs by behavior

Break operating costs into fixed, variable and discretionary categories. Fixed costs such as base rent may remain stable as sales move; variable distribution or sales commissions may rise with volume; discretionary advertising or consulting can be timed or reduced. Review each category against revenue, units sold and headcount, and separate one-time charges from recurring spending. A lower operating margin can result from deliberate growth investment, temporary inefficiency or structural inflation; the ledger and management notes should establish which.

Analyze financing costs by exposure

For interest expense, reconcile the average debt balance, effective rate, currency, fees amortised into interest, maturity dates and refinancing assumptions. Measure interest coverage using operating profit divided by interest expense, while recognizing that lenders may define the ratio differently in a covenant. A falling coverage ratio signals that less operating profit is available to service debt, even before tax and capital spending.

EBIT, EBITDA and net profit: useful but different

EBIT excludes interest and taxes by construction, so it is a way to compare operating performance before financing and tax choices. EBITDA goes further by excluding depreciation and amortisation. These measures can clarify whether a change is operational or financing-related, but neither represents the complete cost of running and financing a business.

Depreciation and amortisation reflect the consumption or allocation of long-lived assets. Excluding them can make an asset-heavy company look stronger than its cash economics warrant. The SEC warns that a non-GAAP performance measure excluding normal, recurring, cash operating expenses necessary to operate a registrant’s business can be misleading. Use adjusted measures as bridges to the reported net profit, not as replacements for it.

Can positive operating profit coexist with a net loss?

Yes. A company may report positive operating profit and still have a net loss when interest expense, losses, tax or other below-operating items exceed that operating profit. In the worked example, operating profit is positive; if annual interest and other charges were larger than $150,000, profit before tax would become negative. The reverse is also possible: a business with weak or negative operating profit could report a temporary net profit from a large gain or other non-operating item. Inspect the full statement rather than inferring health from one subtotal.

Accounting presentation and classification limits

There is no single layout used by every entity. AASB 18 defines operating profit or loss as income and expenses classified in the operating category and defines profit or loss as total income less expenses across statement categories. It also requires a structured presentation of operating expenses. Other accounting frameworks, regulated industries and businesses whose core activity is financing can present interest within operating results.

For that reason, confirm the reporting standard, entity type, comparative period and policy notes. Check whether depreciation is included in functional expenses, whether finance costs are shown gross or net of interest income, and whether unusual gains or losses sit above or below operating profit. Cross-company margin comparisons are meaningful only after these classifications are aligned.

Practical steps for controlling the impact

Keep the chart of accounts informative

Separate COGS, operating departments, depreciation, interest, interest income, taxes and exceptional items. Consistent coding lets a monthly profit-and-loss report explain whether a variance came from production, overhead or financing rather than hiding everything in one expense line.

Review a monthly bridge, not only the final margin

Track gross margin, operating margin, interest expense, interest coverage and net margin together. Set thresholds for material variances and require an explanation tied to a driver such as volume, price, headcount, rate or debt balance. This preserves the distinction between operational and financing decisions.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Model debt before committing to it

Run scenarios for higher rates, lower sales, delayed refinancing and covenant limits. Compare the resulting interest bill with expected operating profit and cash generation. A loan that appears affordable at the current rate can consume a disproportionate share of profit when rates reset or maturities cluster.

Use tax and accounting advice for final reporting

The formula is an educational model, not a substitute for the accounting standard and tax rules applicable to a particular entity. Have a qualified accountant verify capitalization, depreciation, interest deductibility, deferred tax and the presentation of unusual items before publishing or filing financial statements.

Common interpretation errors

  • Calling interest an operating expense automatically: it is commonly below operating profit, but a financing-focused business may classify it differently.
  • Assuming every operating cost is fixed: commissions, shipping and support costs can vary with activity, while some payroll and rent costs do not.
  • Comparing EBITDA with net profit as if they were interchangeable: EBITDA omits depreciation, amortisation, interest and tax.
  • Ignoring interest income: the net financing effect may differ from the gross interest-expense line.
  • Reading a tax percentage as a permanent rate: taxable income, losses, timing differences and jurisdiction affect the tax charge.
  • Using one company’s subtotal to benchmark another: classification policies and accounting frameworks must match first.
