Short answer: a bank does not make an Ethereum deposit token compliant merely by putting a deposit claim on a blockchain. It applies its existing customer-due-diligence, anti-money-laundering (AML), counter-terrorist-financing (CFT), sanctions, reporting, custody, and operational-risk programs, then adds controls for wallet addresses, public-chain history, smart contracts, cryptographic keys, redemption, and network exposure.

The first legal question is what the token represents. The European Banking Authority (EBA) said in its 2024 Report on Tokenised Deposits that recording a deposit claim on distributed-ledger technology (DLT), rather than on a traditional ledger, does not by itself change the claim’s fundamental nature or its regulatory qualification as a deposit. That conclusion is an EU analytical position, not an automatic answer for every jurisdiction or token design.

What an Ethereum deposit token is—and why classification comes first

An Ethereum deposit token is generally a digital representation of a claim against a bank. The token might be issued on Ethereum mainnet, an Ethereum-compatible network, or a permissioned Ethereum implementation. Its legal effect depends on the contract and the governing law: it could represent a bank deposit, an electronic-money claim, a stablecoin liability, a security, or another cryptoasset.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Classification determines who owes the holder money, whether the holder has a direct redemption right, which prudential and conduct rules apply, and which entity must perform AML obligations. A token that merely records an existing deposit claim is different from a freely transferable stablecoin issued by a non-bank. A tokenized deposit may also sit alongside a conventional deposit account, with separate ledgers that must reconcile at all times.

The EBA’s December 2024 assessment found no immediate need to change the EU regulatory and supervisory framework because market presence and practical experience with tokenised deposits remained limited. That was a dated assessment, not a permanent exemption from existing rules. The Bank for International Settlements (BIS) reported in its 2025 Annual Economic Report that 60% or more of surveyed jurisdictions had stablecoin frameworks in place or under development in 2023, showing how quickly the perimeter is evolving.

The bank’s compliance control stack

A launch normally combines the following controls. The exact allocation depends on whether the bank is the issuer, a custodian, a payment intermediary, or a service provider to another institution.

1. Classify the instrument and map every party

Legal, compliance, treasury, technology, and product teams document the token’s rights before onboarding customers. The map identifies:

  • the issuing bank and the entity obligated to redeem;
  • the customer and beneficial owner;
  • the wallet provider, exchange, custodian, or other virtual-asset service provider (VASP);
  • any intermediary that can mint, burn, transfer, freeze, or pause tokens; and
  • the network, smart contracts, bridges, and settlement venues involved.

The bank also records whether transfers are permissioned, whether holders can transact directly from unhosted wallets, and whether the token is transferable outside the bank’s approved ecosystem. These design choices drive the risk assessment and the monitoring rules.

2. Perform KYC and beneficial-owner checks

For a customer relationship, the bank verifies identity, beneficial ownership, business purpose, expected transaction patterns, source of funds, and source of wealth where required. It assigns a risk rating and applies enhanced due diligence (EDD) when geography, customer type, products, delivery channel, or activity warrants it. Corporate customers may need ownership charts, control-person information, incorporation records, and explanations for treasury or settlement use.

“How do banks KYC an Ethereum wallet?” is therefore slightly misleading. The bank KYC-checks a person or legal entity and then links that verified customer to wallet addresses through an approved onboarding flow. Evidence can include a signed message from the wallet, a controlled test transfer, custody-provider records, or an attestation from a regulated intermediary. A blockchain address by itself is not a verified identity.

3. Distinguish hosted and unhosted wallets

A hosted wallet is controlled by an identifiable intermediary that maintains the private keys. The bank can exchange customer information with that intermediary and assess its licensing, controls, and contractual responsibilities. An unhosted (self-custodied) wallet is controlled directly by the customer or another person whose identity may not be known to the bank.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Transfers involving unhosted wallets require additional controls rather than an assumption that they are illegal. A bank may require proof of control, restrict amounts or supported destinations, collect originator and beneficiary information through an approved workflow, or send the transaction for manual review. High-risk exposure, inconsistent ownership evidence, or links to sanctioned or illicit activity can trigger a hold or rejection under the bank’s policy and applicable law.

4. Screen customers, counterparties, and addresses

Sanctions screening covers customers, beneficial owners, counterparties, and relevant wallet addresses. Screening should account for direct matches and indirect exposure, such as a transfer through an address associated with a sanctioned service. Adverse-media and law-enforcement intelligence can supplement sanctions lists.

Where the token’s contract and governing law permit, an issuer or intermediary may freeze, block, or refuse to service an address associated with a legal order, sanctions hit, theft, or other defined infraction. The ability to freeze does not remove the need for due process, documented authority, customer communication where lawful, and a controlled unfreeze process.

5. Monitor public-chain activity

Ethereum provides a public transaction history that compliance teams can analyze alongside account and customer data. BIS Bulletin 111 (2025) notes that provenance and transaction history can support AML and foreign-exchange compliance, including at banking off-ramps. Banks and their providers typically combine:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • address attribution and clustering;
  • exposure tracing through mixers, bridges, decentralized applications, and high-risk services;
  • behavioral rules for rapid movement, structuring, peel chains, circular flows, and unusual velocity;
  • risk scores for counterparties and transaction paths; and
  • checks for unusual minting, burning, redemption, or conversion into fiat.

An alert is a lead, not proof of misconduct. Investigators review the customer’s expected activity, the economic purpose, counterparties, time sequence, and supporting documents. A clean address label also does not eliminate risk when funds have passed through several hops.

6. Apply travel-rule and information-sharing controls

For covered virtual-asset transfers, the obligated institutions must transmit required originator and beneficiary information. The bank’s procedure specifies which transfers are in scope, which intermediary is responsible, how data is exchanged, and what happens when required information is missing or inconsistent.

Stablecoin terminology does not decide the issue. Whether a transfer of an Ethereum deposit token is covered depends on the token’s legal classification, the parties’ roles, the jurisdictions involved, and the applicable travel-rule regime. Transfers between a bank-controlled wallet and an unhosted wallet may require a separate risk-based process, such as collecting identity and ownership evidence before release. Exceptions should be escalated, recorded, and periodically reviewed.

7. Investigate, report, and preserve an audit trail

When monitoring produces a material alert, investigators preserve the relevant blockchain transaction IDs, wallet addresses, account records, communications, KYC documents, and analytical output. The case file should connect the on-chain event to a known customer, explain the decision, identify approvals, and record any restrictions placed on the account or token.

The bank files suspicious-activity or equivalent reports when the legal threshold is met, observes applicable deadlines, and protects confidentiality. Retention periods vary by jurisdiction. A complete audit trail must support later examination, reconciliation, legal discovery, and a reproducible explanation of why a transaction was allowed, held, rejected, or reported.

8. Secure custody, keys, contracts, and vendors

Token controls are inseparable from technology controls. Banks commonly require segregated duties, least-privilege access, hardware-backed key storage, dual approval or multisignature governance, tested backups, transaction limits, and independent reconciliation. A smart-contract review should cover mint, burn, transfer, pause, upgrade, blacklist, and administrator functions, as well as oracle, bridge, and upgrade-key dependencies.

Incident plans address lost or compromised keys, contract exploits, chain reorganizations, validator outages, incorrect minting, and cyberattacks. Business-continuity testing should show how the bank can stop issuance, protect customer balances, communicate an incident, and resume or unwind operations.

Outsourcing does not outsource accountability. The Office of the Comptroller of the Currency (OCC) said on 7 March 2025 that banks should maintain the same strong risk-management controls for novel activities as for traditional ones. Its 7 May 2025 guidance also states that crypto-asset custody, including through a sub-custodian, must be conducted safely, soundly, and in compliance with applicable law. Contracts should therefore define service levels, data access, audit rights, subcontracting, incident notification, portability, and termination assistance.

How design choices change the compliance burden

Design dimension Lower-complexity pattern Higher-complexity pattern Compliance consequence
Network access Permissioned Ethereum environment with approved participants Permissionless public-chain transfers Public exposure requires stronger address intelligence, sanctions screening, and transaction monitoring.
Wallet model Bank or regulated custodian controls all wallets Customers can use unhosted wallets Self-custody requires ownership evidence, travel-rule handling, and escalation rules.
Redemption Only verified account holders redeem at par through the issuing bank Open secondary-market transfers and multiple redemption venues More counterparties, liquidity paths, and off-ramp monitoring must be covered.
Contract authority Documented pause and freeze powers with dual approval Upgradeable code controlled by a single key or external party Concentration and abuse risk increase; governance and key controls become critical.
Privacy Minimal on-chain data with customer data held in controlled systems Personal or transaction metadata exposed broadly on-chain Data-minimization, access, retention, and cross-border transfer obligations become harder to manage.
Service providers Regulated custodian and analytics provider with audit rights Several opaque vendors or sub-custodians Operational, concentration, resilience, and exit risks require enhanced third-party oversight.

Redemption, liquidity, and settlement controls

The bank’s terms must state who may redeem, the price (for example, one token for one unit of the referenced currency if that is the contract), operating hours, cut-off times, fees, and required documentation. They should also explain what happens when an account is frozen, a legal order is received, a sanctions review is pending, or the network is unavailable.

Every token balance must reconcile to the bank’s deposit or liability ledger. Reconciliation routines compare issuance, burns, transfers, customer balances, and general-ledger entries, with breaks assigned and resolved. Settlement finality needs a defined policy: the bank may wait for a specified number of Ethereum confirmations, use a permissioned finality rule, or treat a transaction as provisional until internal controls complete. The policy should address reorganizations, duplicate submissions, and chain halts.

Liquidity teams model ordinary and stressed redemption, intraday payment needs, collateral, and concentration by customer or venue. Stablecoin-issuer deposits are not a proxy for Ethereum deposit-token balances: the European Central Bank’s May 2025 Financial Stability Review reported €1.2 billion in deposits sourced from stablecoin issuers in the fourth quarter of 2024, down from €2.5 billion in the third quarter of 2021. Those figures concern deposits from stablecoin issuers, not tokenised-deposit balances.

What regulators have said in the United States and European Union

United States: OCC perimeter

OCC guidance addresses national banks and federal savings associations. It confirms that specified stablecoin, DLT-payment, custody, execution, and safekeeping activities may be permissible when conducted safely, soundly, fairly, and in compliance with applicable law. A bank still has to meet other federal and state requirements, sanctions obligations, consumer-protection duties, and its supervisory conditions.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The OCC’s statements do not create a universal license for every Ethereum token. The bank must document the legal basis for the activity, obtain required supervisory engagement or non-objection where applicable, and demonstrate controls proportionate to the product’s complexity and risk.

European Union: EBA analytical framework

The EBA’s 2024 tokenised-deposit report treats the ledger format as distinct from the legal nature of the underlying claim. A deposit claim recorded on DLT can remain a deposit, but a different token with different rights may fall under another EU regime. The EBA’s finding of limited market experience explains why the framework was not immediately adjusted in December 2024; it does not remove customer-due-diligence, AML, sanctions, prudential, or operational requirements.

International guidance

BIS publications provide analysis and supervisory context rather than a single directly applicable statute. Its discussion of blockchain provenance supports using analytics at off-ramps, while each bank must still apply the law of the jurisdictions in which it operates and the rules governing its customers, counterparties, and network.

Practical launch checklist for a bank

  1. Write the legal specification: define the claim, issuer, redemption obligation, transfer restrictions, governing law, and whether the token is a deposit, e-money token, stablecoin, security, or another asset.
  2. Map the operating model: identify customers, beneficial owners, wallets, custodians, exchanges, VASPs, smart contracts, bridges, validators, and sub-custodians.
  3. Set onboarding evidence: specify identity, ownership, source-of-funds, wallet-control, and purpose evidence for individuals and legal entities.
  4. Configure screening: cover customers, counterparties, addresses, indirect exposure, adverse information, and sanctions updates.
  5. Build monitoring scenarios: include provenance, mixers, rapid movement, unusual redemption, off-ramp behavior, and deviations from expected activity.
  6. Implement travel-rule workflows: define covered transfers, data fields, provider interfaces, unhosted-wallet procedures, exception queues, and escalation authority.
  7. Test token controls: independently review contract code, administrator privileges, mint and burn logic, pause and freeze functions, key ceremonies, and upgrade paths.
  8. Prove reconciliation and resilience: run issuance-to-ledger reconciliations, redemption stress tests, chain-outage drills, incident exercises, and vendor exit tests.
  9. Document reporting: establish case management, suspicious-activity reporting, record retention, audit evidence, board reporting, and regulatory notification triggers.
  10. Obtain approval: complete legal, compliance, risk, technology, treasury, information-security, and senior-management sign-off before production issuance.

Common failure modes and how banks correct them

  • “The wallet passed KYC, so every future transfer is safe.” KYC attaches an identity to a relationship; continuous monitoring must still evaluate each transaction and its counterparties.
  • “Public-chain data is automatically private.” Blockchain activity is often permanently visible. Keep personal data off-chain where possible, restrict analytics access, and define retention and deletion procedures for linked records.
  • “The travel rule applies only to Bitcoin.” Scope follows the applicable law and parties’ roles, not the token’s branding. Document the analysis for each transfer type.
  • “A freeze function solves sanctions risk.” Freezing is one response. Screening, investigation, legal authority, customer handling, reporting, and key governance remain necessary.
  • “A vendor’s risk score is a decision.” Scores can be incomplete or wrong. Set thresholds, human-review standards, model validation, data-quality checks, and a process for challenging or correcting results.
  • “Token balances and deposit ledgers will reconcile automatically.” Reconciliation is a controlled process with exception management, not an assumption created by smart-contract code.
