AI stocks are not uniformly overvalued. The useful question is whether each company can generate enough durable cash to justify the expectations already embedded in its share price. Test revenue quality, operating-cash-flow conversion, free-cash-flow definitions, capital spending, financing commitments and the returns on new infrastructure. A company can report exceptional AI-linked growth and still disappoint if capex, depreciation, energy and financing costs rise faster than lasting cash earnings.
What “overvalued” means in an AI stock
A stock is overvalued when its market price requires financial results that are unlikely to arrive. That is different from saying the underlying business is weak. A profitable, rapidly growing company can be overvalued if investors have already paid for years of near-perfect execution. Conversely, a company with heavy current investment can be reasonably valued if those investments produce durable returns above its cost of capital.
AI makes this test harder because revenue can grow before the full cost of serving that revenue appears. Accelerators, data centers, networking, electricity, cooling, leases, engineers and financing all require cash. Depreciation then spreads the cost of equipment over future periods, while demand, pricing and product cycles can change quickly.
Use three labels after doing the analysis:
- Supported: disclosed demand, margins and cash generation plausibly support the price under conservative assumptions.
- Priced for perfection: the price requires unusually high growth, stable margins and efficient reinvestment with little room for execution or demand errors.
- Not yet proven: the company may have a promising product, but revenue quality, cash conversion or returns on infrastructure are not established.
These labels are analytical conclusions, not permanent classifications. Recalculate them whenever the share price, guidance or capital-spending plan changes.

Start with revenue quality, not a headline growth rate
Reported revenue is the first evidence of demand, but it does not by itself show whether AI economics are durable. Reconcile the total with the segment in which the company reports AI-related demand, then identify what caused the change.
Read the revenue number in context
NVIDIA reported fiscal-2026 revenue of $215.938 billion, up 65%. Its filing attributes data-center growth to accelerated computing and AI. That is powerful evidence of current demand, but it is not a guarantee that the growth rate, pricing or product mix will persist. A valuation that assumes several more years at similar growth deserves a much higher burden of proof than one based on a gradual normalization.
For every company, separate the effects of:
- unit volume and customer deployments;
- price increases or a richer product mix;
- acquisitions and divestitures;
- currency movements;
- changes in accounting, reporting segments or contract timing; and
- one-time backlog shipments versus repeat usage.
Growth driven mainly by temporary supply shortages, a single large customer or an unusually favorable comparison period is less reliable than diversified, recurring consumption.

Check whether AI revenue is actually disclosed
Many companies do not report a separate “AI revenue” line. Do not manufacture one by assigning all data-center or cloud revenue to AI. Instead, document exactly which segment, product family or customer metric management identifies as AI-related, and keep the remainder classified as unallocated.
Alphabet’s 2025 Form 10-K gives an important warning: “As we continue to incorporate AI into our products and services … we may monetize differently than our historical consumer and enterprise offerings which could affect revenue growth rates and margin trends.” A new AI feature might use a different advertising format, subscription model, usage charge or cost structure. A rising user count therefore cannot be translated directly into the historical revenue or margin model.
Test concentration and repeatability
Ask how many customers, cloud providers or distribution partners account for the reported demand. Review receivables, contract assets, backlog conversion and repeat purchase or usage indicators. Concentration is not automatically a problem, but a valuation that assumes broad, recurring demand is vulnerable when a small number of buyers can delay orders or switch suppliers.

Compare reported growth with the capacity being installed to serve it. If revenue accelerates while the company is adding little physical or contractual capacity, investigate whether the growth comes from price, a temporary shipment cycle or an accounting change. If capacity grows far faster than revenue, determine how long management can carry underused assets.
Follow revenue into operating cash flow
Operating cash flow (OCF) starts with GAAP net income and adjusts for non-cash items and changes in working capital. It is a more demanding test than revenue because customers must pay and cash must not be absorbed by inventory or receivables.
Build an OCF bridge
- Start with GAAP net income for the same period.
- Add back non-cash depreciation, amortization and other disclosed items.
- Examine changes in accounts receivable, contract assets, inventory, accounts payable and other working-capital accounts.
- Identify whether a single favorable working-capital movement, such as collecting old receivables or delaying supplier payments, inflated the period’s cash.
- Compare OCF with revenue and earnings over several years rather than relying on one quarter.
Rapidly rising receivables can mean reported sales are not yet collected. Inventory growth can indicate preparation for future demand, but it can also precede discounts or write-downs when a product cycle turns. Payables that grow faster than purchases may temporarily boost cash while increasing future obligations.
Treat stock-based compensation as an economic cost
Stock-based compensation is non-cash when granted, so it is added back in the OCF reconciliation. It still transfers value from existing shareholders to employees and can require future share issuance or repurchases. When comparing companies, review OCF both as reported and after considering stock-based compensation as a cost of producing the business’s results.
Use Meta’s reported cash figures correctly
Meta Platforms reported $115.800 billion of operating cash flow and $43.585 billion of free cash flow for 2025 in its 2026 filing. Its definition of free cash flow subtracts purchases of property and equipment and principal payments on finance leases. Meta also warns that similarly titled measures differ among companies and states that “FCF is not intended to represent our residual cash flow available for discretionary expenses.”

Calculate free cash flow using a consistent definition
A practical starting point is:
Company-defined free cash flow = net cash from operations − capital expenditures − disclosed finance-lease principal payments.
Some companies exclude lease payments, acquisitions, restructuring cash costs or other investments. Put the definitions side by side before ranking businesses. Then calculate free-cash-flow margin (FCF divided by revenue) and FCF per share over several years.
Why FCF can fall while revenue rises
Revenue can increase while FCF declines when the company is buying more equipment, building facilities, carrying more inventory, paying suppliers sooner, funding receivables or making larger lease payments. Depreciation may not yet reflect the full economic burden of new assets, especially during a rapid build-out, so accounting profit can look stronger than current cash generation.
A falling FCF margin is not automatically bearish. It may represent a temporary investment phase with credible, high-return projects. The key questions are how long the investment lasts, what utilization and pricing are required, and whether incremental returns exceed the company’s cost of capital.
Measure capex as an economic hurdle
Capital expenditure is not just a line on the cash-flow statement. New AI infrastructure creates continuing costs for depreciation, electricity, cooling, network capacity, maintenance, leases and eventual replacement.
Current spending signals
Meta guided to approximately $115 billion to $135 billion of 2026 capital expenditure. That is guidance for a future period, not a realized result. Alphabet says costs for AI infrastructure—including depreciation, energy, equipment and network capacity—will increase significantly. The Associated Press reported that Alphabet, Amazon, Meta and Microsoft planned as much as $720 billion of 2026 spending. The figure is a combined plan reported by AP, not a synchronized measure of actual investment or a forecast of returns.

Use intensity ratios
Calculate these ratios for each company and each year:
- Capex-to-revenue: capital spending divided by revenue, showing how much sales are being reinvested.
- Capex-to-OCF: capital spending divided by operating cash flow, showing how much internally generated cash the build consumes.
- FCF margin: free cash flow divided by revenue.
- Depreciation-to-capex: depreciation divided by current capex, a rough indicator of whether the asset base is still expanding faster than it is being expensed.
Interpret each ratio with the company’s growth stage. A young infrastructure platform may have high capex-to-revenue while it builds capacity; a mature platform with the same ratio needs substantially higher utilization or pricing to justify it.
Estimate the costs that follow a new data center
For each major project, ask:
- When will depreciation begin, and what useful lives are being used?
- What electricity price, power availability and cooling load are assumed?
- Are network links, land, buildings and backup systems included in the announced capex?
- What lease commitments, purchase obligations and minimum capacity payments accompany the project?
- How much accelerator capacity must be replaced before the end of its accounting life because performance or energy efficiency changes?
Do not treat announced capex as the full economic investment if substantial infrastructure is funded through leases, supplier commitments or customer-specific arrangements.
Check funding, commitments and operational shocks
A company can report positive OCF while financing an aggressive build with debt, leases, equity issuance or long-term purchase obligations. Read the balance sheet and commitments footnotes alongside the income and cash-flow statements.
Review the funding mix
- Compare cash and short-term investments with debt maturities and interest expense.
- Include finance and operating lease obligations when assessing fixed commitments.
- Identify committed purchases of chips, servers, power or capacity that must be paid even if demand slows.
- Check whether buybacks or dividends compete with infrastructure spending for cash.
- Model dilution when stock compensation or equity financing is material.
Allow for product and policy risk
NVIDIA disclosed a $4.5 billion charge related to H20 excess inventory and purchase obligations. The charge illustrates how export controls and product transitions can change reported economics even when end-market AI demand remains strong. Include possible inventory write-downs, cancellation costs and stranded capacity in a downside case; do not assume every accelerator can be redirected to another market at the planned price.

Build three operating cases
| Assumption | Bear case | Base case | Bull case |
|---|---|---|---|
| Revenue growth | Slows materially as AI demand normalizes or customers defer deployments | Moderates but remains supported by disclosed products and capacity | Stays elevated as new use cases expand and capacity fills quickly |
| Gross margin | Falls with pricing pressure, mix changes or underutilization | Holds near a normalized level after investment-cycle effects | Improves through scale, software mix or sustained pricing power |
| Operating expenses | Rise faster than revenue because research, sales and support continue expanding | Grow below revenue over time | Scale efficiently without impairing innovation |
| Capex and depreciation | Committed spending continues while utilization disappoints | Spending peaks and produces planned capacity returns | Additional spending earns high incremental returns |
| Working capital | Receivables or inventory consume cash | Moves broadly in line with sales | Customers pay promptly and supplier terms remain favorable |
| Terminal growth | Low long-run growth after the build-out | Growth approaches the broader economy | Higher durable growth, justified only by a defensible competitive advantage |
Forecast revenue, gross profit, operating expenses, OCF, capex, depreciation, working capital and terminal cash flow in each case. Discount those cash flows using a rate that reflects business and financing risk. The exact rate is a modeling judgment; disclose it rather than presenting a single precise “fair value” as fact.
Reverse the model from today’s price
Instead of asking only what a stock is worth under your forecast, solve for what the current price requires. Determine the revenue growth, margin, capex efficiency and terminal cash flow needed to produce an acceptable return. Then compare those requirements with disclosed capacity, customer demand, product cycles and cash-flow evidence.
If the price requires sustained exceptional growth, expanding margins and falling capex intensity simultaneously, classify the stock as “priced for perfection” unless evidence supports each assumption. If modest growth and normalized margins justify the price, the valuation may be supported even when near-term FCF is depressed by construction.

Compare AI companies on the same axes
Do not rank companies by revenue growth alone. Use a common scorecard, while preserving each company’s accounting definitions and business model.
| Comparison axis | Questions to answer | Evidence currently available |
|---|---|---|
| AI-related revenue and concentration | Which segment reports AI demand? How much comes from repeat usage, pricing or a few customers? | NVIDIA’s fiscal-2026 revenue was $215.938 billion, up 65%, with data-center growth attributed to accelerated computing and AI. Company-level concentration details are not stated in the supplied figures. |
| Operating-cash-flow and FCF conversion | Does OCF keep pace with earnings? What exactly does the company subtract to calculate FCF? | Meta reported 2025 OCF of $115.800 billion and FCF of $43.585 billion; its FCF definition includes property-and-equipment purchases and finance-lease principal payments. |
| Capex intensity and depreciation | How much cash is reinvested, and when will depreciation and operating costs rise? | Meta guided to approximately $115-$135 billion of 2026 capex. Alphabet expects significant increases in AI-related depreciation, energy, equipment and network-capacity costs. |
| Funding and contractual commitments | Can the balance sheet fund the build if demand slows? What obligations are off the income statement today? | NVIDIA disclosed a $4.5 billion H20 excess-inventory and purchase-obligation charge. Comparable commitment totals for all companies are not stated here. |
| Incremental return on invested capital | Do additional data centers, chips and networks earn more than their cost of capital? | Future returns are not proven by the reported revenue and capex figures alone; calculate them from company-specific utilization, pricing and cost data. |
| Valuation under conservative scenarios | What growth and margins are already embedded in the share price? | A synchronized set of current forward multiples and share prices is not stated; obtain dated market data before modeling. |
A repeatable process for analyzing one AI stock
- Set the date. Record the share price, market capitalization, fiscal year-end, filing date and analyst-estimate date.
- Map the business. Identify the segment, products and customers that management explicitly connects to AI.
- Reconcile revenue. Separate volume, price, mix, acquisitions, currency and timing effects; note concentration and backlog conversion.
- Bridge earnings to OCF. Inspect receivables, inventory, payables and other working-capital movements for temporary cash benefits or drains.
- Normalize people costs. Track stock-based compensation and dilution as economic costs, even when GAAP adds the expense back to OCF.
- Standardize FCF. Recalculate from OCF, capex and disclosed lease principal payments, then place the company’s definition beside peers’ definitions.
- Measure reinvestment. Calculate capex-to-revenue, capex-to-OCF, FCF margin and depreciation-to-capex for several years.
- List fixed commitments. Add debt, leases, purchase obligations, power contracts and minimum capacity payments to the downside analysis.
- Model demand stress. Hold committed spending in place while slowing AI revenue growth, lowering utilization and testing price pressure.
- Reverse-engineer the price. Build bear, base and bull cases, then identify the growth, margin and terminal-cash-flow assumptions required by today’s valuation.
- Assign a label. Call the result supported, priced for perfection or not yet proven, and state which disclosed evidence would change the label.
How much capex is too much?
There is no universal capex percentage that makes an AI stock overvalued. Capex becomes excessive when the expected incremental cash returns no longer cover the company’s cost of capital, or when the balance sheet cannot safely carry the commitments through a demand downturn.
Use four tests together:
- Return test: estimate incremental operating profit and cash flow from each capacity tranche and compare its return with the cost of capital.
- Utilization test: determine the occupancy, inference volume or customer commitments required to cover depreciation, energy, leases and maintenance.
- Funding test: verify that cash, OCF and available financing cover committed spending without forced asset sales or dilutive equity issuance.
- Flexibility test: assess whether equipment and facilities can serve other workloads if one model, customer or export market weakens.
Stress-test a scenario in which AI demand slows while construction, equipment purchases and contractual payments continue. A plan that remains solvent and produces acceptable returns under that case is more resilient than one that works only if demand accelerates every year.
Common analytical mistakes
- Calling all data-center revenue AI revenue. Use only the company’s disclosed attribution and label estimates as estimates.
- Comparing incompatible FCF figures. Align deductions for capex, finance leases, acquisitions and other cash uses before ranking companies.
- Ignoring depreciation and replacement. A new accelerator cluster creates future expense and eventually requires reinvestment.
- Using one quarter to prove a trend. Review multiple years and connect changes to product cycles and working capital.
- Assuming announced spending creates equal value. Returns depend on utilization, pricing, energy costs, useful lives and financing.
- Treating a high multiple as the entire argument. Reverse-engineer the cash flows the multiple requires and test each assumption.
- Ignoring policy and transition risk. Export controls, product changes and excess inventory can produce large charges, as NVIDIA’s H20 disclosure demonstrates.
- Presenting stale market data as current. Date every multiple, share price and estimate because they change daily.
Bottom line: judge the cash required by the price
AI demand is real for some businesses, but reported growth is only the starting point. NVIDIA’s $215.938 billion fiscal-2026 revenue and 65% growth demonstrate substantial current demand; Meta’s 2025 cash figures show why OCF and FCF definitions must be read together; and the planned infrastructure spending from Meta and other hyperscalers shows the scale of the economic hurdle. None of those facts alone proves that future returns will satisfy investors.
Do these 3 things before closing this tab:
1Fix the driver behind crashes, sound loss and screen glitches2Clear out junk files and repair common Windows errors3Scan for outdated or missing drivers - takes under a minuteThe disciplined conclusion comes from a dated, reverse-engineered model: reconcile AI-linked revenue, test conversion into cash, standardize FCF, account for depreciation and operating infrastructure costs, include financing and contractual commitments, and stress-test slower demand. A stock is attractive only when the cash generation supported by conservative assumptions is sufficient for the price—not merely when its AI revenue growth is impressive.
