Insurance-linked securities (ILS) let insurers, reinsurers and other sponsors transfer defined insurance risks to capital-market investors. Catastrophe bonds are the best-known kind: investors provide collateral and earn a return for taking on specified catastrophe risk, but a contract-defined trigger can direct that collateral to the sponsor instead of returning it to investors.

What are insurance-linked securities?

Insurance-linked securities connect insurance risk with capital-market funding. An insurer or reinsurer—often called the sponsor or cedant—transfers specified risks through a special-purpose vehicle. Investors provide capital by buying securities issued by that vehicle, and the sponsor pays a premium for the protection. The investors’ rights are subordinate to the sponsor’s rights under the risk-transfer contract.

Catastrophe bonds, or cat bonds, are the best-known property-and-casualty ILS. They commonly cover defined natural-catastrophe risks such as hurricanes, windstorms or earthquakes. ILS is broader than cat bonds: structures can also transfer mortality, longevity, medical-claim-cost and specialty risks, including cyber risk.

A cat bond is therefore not simply an ordinary corporate bond with an unusual name. Its repayment depends on the terms of a linked risk-transfer contract, including what event or loss measure qualifies for a payment to the sponsor.

How do catastrophe bonds work?

A typical catastrophe bond uses an insurance special-purpose vehicle (SPV), often called a special-purpose insurer. The SPV has two roles: it assumes the defined risk from the sponsor under a reinsurance or other risk-transfer contract, and it issues notes to investors. Investor proceeds are held as collateral for the SPV’s obligation to the sponsor.

  1. The sponsor defines the protection. The transaction specifies the covered peril, geography, risk period, payment conditions and other terms. A named event does not automatically trigger a payment; it must satisfy the contract’s definition.
  2. The SPV assumes the risk and issues notes. The SPV enters the risk-transfer contract with the sponsor and sells securities to investors.
  3. Investor money is placed in collateral. The note proceeds are held in a collateral account. An IFSCA report describes collateral investments such as highly rated securities and money-market funds. The sponsor’s premium and the collateral investment yield together fund the investor coupon under the transaction structure.
  4. The contract determines where the collateral goes. If a qualifying trigger occurs, some or all of the collateral may be used to pay the sponsor. If no trigger occurs, the collateral supports repayment of principal at maturity under the note terms.

In short: the sponsor pays a premium and transfers defined risk; the SPV issues notes and holds collateral; investors receive a coupon while bearing that risk; and the contract determines whether collateral supports repayment or funds protection for the sponsor. Actual terms vary from bond to bond.

What triggers a catastrophe-bond payout?

The trigger is the contract’s test for whether the sponsor can draw on the protection. It may be based on a covered loss, a broader industry loss estimate, physical measurements of an event or another defined condition. The precise calculation, data source, reporting process and payment rules are transaction-specific; the offering documents, not the bond’s general label, establish how a particular deal works.

Coverage can also differ by timing and event count. A bond may cover each qualifying event separately (per-occurrence cover), losses accumulated across multiple events during a risk period (aggregate cover), or only losses from a later event after an earlier one (a multiple-loss structure). Investors should not assume that every event of a named type qualifies or that every bond responds to the first event.

Why trigger design creates basis risk

Basis risk is a mismatch between the sponsor’s actual costs and the amount the contract pays. With an index- or event-based trigger, the sponsor may suffer substantial losses without meeting the trigger, or the trigger may produce a payment greater than the sponsor’s costs. The World Bank’s practitioner guide describes these outcomes as a retained loss or a windfall gain.

An indemnity trigger tied to the sponsor’s covered losses may align payment more closely with those losses, while an industry-loss or parametric trigger uses a wider market measure or physical event data. The trade-off depends on the specific terms and how accurately the chosen measure tracks the sponsor’s exposure. A trigger that is easier to verify is not necessarily one that matches the sponsor’s actual claim costs.

Why sponsors and investors use ILS

What sponsors may gain

For an insurer or reinsurer, ILS can add risk-bearing capacity by bringing capital-market investors into the transfer of specified risks. The NAIC says catastrophe bonds can reduce reinsurance costs and free capital for new underwriting; HMRC describes ILS as a way to expand reinsurance capacity. These are potential benefits, not guaranteed savings or outcomes for every sponsor or transaction.

What investors may seek

Investors may seek exposure to insurance-event risk and returns that are not driven in the same way as ordinary corporate credit or economic cycles. That does not make a catastrophe bond safe or automatically diversifying. Its usefulness in a portfolio depends on the specific covered risks and the investor’s existing exposures, as well as the bond’s other risks.

Can investors lose money on catastrophe bonds?

Yes. If the contract’s trigger is met, collateral can be used to pay the sponsor, reducing or eliminating investors’ principal. A qualifying event may also affect interest, depending on the note terms. If the trigger is not met, principal repayment is still subject to the security terms and the risks of the collateral and transaction structure.

  • Catastrophe and model risk: Actual events can produce losses that models did not anticipate, and model assumptions can underestimate how likely a trigger is.
  • Event-definition or dispute risk: Determining whether the contract’s conditions have been met can be complex; a disputed determination may delay payment.
  • Liquidity risk: A bond may not trade readily. An investor who needs to sell may face higher costs or have to accept a poor price.
  • Collateral and counterparty risk: The collateral arrangement and parties responsible for it matter. The NAIC reports historical credit-related losses involving failed collateral guarantors; its 2025 update describes Treasury money-market funds and similar investment-grade securities as common current collateral approaches.
  • Other risks: Regulatory changes and, where relevant, currency exposure can affect an investment. Risks depend on the security and the investor’s circumstances.

These risks are separate from the sponsor’s basis risk: an investor can lose principal when the contract pays the sponsor, while the sponsor can still receive less than its actual loss.

How catastrophe bonds differ from other risk-transfer options

Traditional reinsurance also transfers insurance risk, but a catastrophe bond adds a securities issuance and collateral structure that brings investors directly into the transaction. The trigger and collateral terms determine how closely the protection follows the sponsor’s loss and what risks remain. A bond is not categorically cheaper or better than reinsurance: the World Bank notes that catastrophe bonds can take months longer to arrange than insurance policies and have higher setup costs.

Sidecars are another ILS structure. The NAIC characterizes them as tactical, limited-duration capacity often used after major catastrophes, whereas catastrophe bonds are generally multi-year. The right option depends on the sponsor’s exposure, desired coverage period, trigger design, cost and implementation needs.

Market figures are snapshots, not a current 2026 estimate

The NAIC’s 2025 update gives the following dated measures of catastrophe-bond market activity. They describe the periods shown, not the market’s size or issuance in October 2026.

The NAIC also reported in September 2025 that 10 transactions had resulted in investor principal losses among more than 300 deals over the market’s nearly 20-year history: six attributed to insured loss events and four to collateral-related credit events. That is a historical count, not a forecast or a loss rate for a new bond.

Who can invest?

Access depends on the jurisdiction and the security. In the UK, the FCA says the framework restricts ILS investment to qualified investors and that these securities should not be sold to UK retail consumers. That is a UK-specific regulatory point, not a universal rule for all countries or every ILS offering.
