There is no universal winner. For a U.S. borrower, compare the mortgage’s actual after-tax cost with uncertain investment outcomes after taxes and fees, while accounting for cash reserves, contract terms, and how long the money can remain invested. Rising market rates alone do not change a fixed-rate mortgage; an adjustable-rate loan can change according to its contract.
Should you prepay a home loan or invest the money when rates rise?
Start with the loan contract, not the headlines. Prepaying reduces principal and can reduce future interest under the loan’s terms. Investing keeps the money outside the home but has uncertain results. Which makes more sense depends on the effective cost of your debt, the investment and account you would use, your time horizon, and how much accessible cash you need.
This comparison is U.S.-focused. Mortgage and tax rules differ by country, and your filing status, loan, and investment account matter. Treat calculations as scenarios rather than a personalized recommendation or a forecast of investment returns.
Does a higher Fed rate change your mortgage rate?
Not by itself. The Federal Reserve explains that the federal funds rate “does not directly affect the interest rate established for your home mortgage.” Federal Reserve Consumer Help distinguishes that policy rate from the rate set for a home loan.

Fixed-rate mortgage
A fixed-rate mortgage’s principal-and-interest payment stays the same for the loan’s term, as the CFPB home-loan toolkit explains. A change in market rates does not rewrite the rate in your existing contract. Prepaying may still make sense for other reasons, but a rate increase alone is not a reason to assume your payment will rise.
Adjustable-rate mortgage
An adjustable-rate mortgage (ARM) can reset according to the terms in its note. Check when adjustments occur, how the new rate is calculated, and any limits on rate or payment changes. The CFPB advises ARM borrowers to understand the maximum payment they could face. Reducing principal may help lower the balance, while keeping cash available may help with a higher payment; the contract and your household finances determine the trade-off.

Compare prepaying with investing on the same terms
Use the same amount of money and the same time horizon for both options. Estimate what prepayment would save using your actual balance, rate, remaining term, and payment schedule. For investing, model several possible outcomes rather than treating a chosen rate of return as certain. Compare investment outcomes after relevant taxes and fees.

The Federal Reserve’s refinancing guide describes calculators that may use mortgage balance, rate, remaining term, tax rate, and an assumed investment rate. That is a way to compare arithmetic under chosen assumptions, not to predict investment performance. Use assumptions that match your situation and examine more than one investment outcome.

Work out the mortgage’s effective cost
The mortgage’s stated rate is a starting point, not always the borrower’s effective after-tax cost. Extra principal reduces the balance on which future interest is charged, but any tax benefit from mortgage interest depends on eligibility and current law.
IRS Publication 530 describes limits on deducting qualified mortgage interest: the debt must be secured by a main or second home, and deductibility can depend on how the loan proceeds were used. Do not assume you receive a deduction simply because you have a mortgage. Check the rules for the relevant filing year and your own eligibility.

Keep enough liquidity before making extra payments
Money sent to mortgage principal becomes home equity. It is not generally as accessible as cash held in an account, so compare the interest saved with the value of keeping money available for emergencies and near-term plans. The CFPB cautions consumers not to drain savings in mortgage decisions; its guidance does not set one emergency-fund amount that fits every household.
For an ARM, this liquidity question is particularly relevant if a payment reset could strain your budget. The amount to keep accessible depends on your loan’s possible payment changes, other resources, and upcoming expenses.

Check the note before sending extra principal
Prepayment penalties and payment handling depend on the mortgage and its terms. The CFPB recommends checking the note and any addenda. Penalties often concern a full payoff or refinancing during a specified period; small additional principal payments typically do not trigger them, but confirm the terms with your lender or servicer rather than assuming.
Also verify that an extra payment will be applied to principal as you intend. Ask the servicer how to designate it and check the account afterward to confirm how the payment was credited.
A practical decision sequence
- Read the loan terms. Identify whether the rate is fixed or adjustable, the remaining term, any reset schedule or payment limits, and any prepayment charge.
- Estimate the cost of prepayment. Use your actual balance, rate, remaining term, and payment schedule to estimate the interest avoided. Account for a mortgage-interest deduction only if you qualify under current rules.
- Model investment scenarios. Use possible returns rather than a guaranteed rate, and account for taxes, fees, the investment account’s access rules, and your time horizon.
- Set aside money you may need. Decide what cash must remain accessible for emergencies, planned expenses, and possible ARM payment changes before comparing the remaining amount.
- Confirm payment mechanics. Ask the servicer whether a penalty applies and how to ensure an extra payment reduces principal.
- Choose based on your priorities and capacity for risk. Prepayment emphasizes debt reduction; investing preserves a different use for the money but exposes it to uncertain results.
A 2026 Federal Reserve Bank of Boston article reports that expectations about rates, interest-rate volatility, and refinancing costs explain approximately 80 percent of variation in its measured coupon spread since 2006. That finding concerns mortgage-market pricing and the value of prepayment options; it does not show that a particular borrower’s investments will outperform their mortgage cost.
