Build a liquid emergency cushion first, then direct money beyond that cushion toward high-interest debt. Paying debt down can reduce interest costs, but using every spare dollar to do it can leave you unable to cover an urgent bill without borrowing again. The right balance depends on your cash-flow reliability, essential expenses, debt rates and access to savings.

Why savings can matter even when debt is expensive

Cash reserves do more than earn interest: they give you a way to handle an unexpected expense without putting it on a credit card or taking out another loan. The Consumer Financial Protection Bureau warns that borrowing for an emergency can make the original bill grow through interest and fees. CFPB guidance on building an emergency fund explains the risk.

That does not mean you should build a large savings balance while costly debt keeps accruing. It means the comparison is not simply savings yield versus debt APR: available cash also has value as protection against new borrowing.

How much should you save before paying extra on debt?

There is no single emergency-fund target that fits every household. The CFPB advises setting a goal based on your circumstances and the unexpected expenses you have faced. Consider essential monthly costs, income stability, dependents, insurance deductibles and foreseeable near-term bills when deciding what reserve is practical.

The FDIC says financial experts generally recommend keeping at least six months of living expenses in a federally insured savings product. Treat this as a broad benchmark, not a mandatory starting point or a personalized calculation. If you have little cash, a smaller starter reserve for plausible urgent bills may be a useful first milestone; you can build toward a larger cushion over time. See the FDIC’s savings guidance.

How to divide your next available dollar

  1. Keep required payments current. List each debt’s balance, interest rate, minimum payment, promotional-rate expiration and any penalty terms. Do not skip minimum payments to grow savings or make extra payments elsewhere.
  2. Set a starter reserve. Identify likely urgent expenses and essential monthly costs, then keep enough accessible cash to reduce the chance that a routine shock forces high-cost borrowing.
  3. Compare the costs and trade-offs. Compare each debt’s rate with the after-tax return on safe, liquid savings, accounting for account fees and withdrawal restrictions. A large gap between a debt rate and savings return generally favors extra debt repayment once you have enough cash for near-term needs. But include the risk and cost of having too little cash.
  4. Direct extra debt payments deliberately. If you have multiple balances, paying extra toward the highest-rate debt generally minimizes interest costs. If motivation is the main obstacle, clearing the smallest balance first can provide a quicker visible win, though it may cost more interest.
  5. Grow and revisit the reserve. Increase savings as your circumstances allow, especially if income is volatile or expenses change. If you use emergency money, plan how to replenish it. Reassess the split when your income, costs, debt rates or savings return changes.

Where to keep emergency savings

Choose a place that is safe and accessible, not just one with an attractive yield. Check how quickly you can withdraw money, whether fees or limits apply, and whether deposits are insured. The FDIC’s six-month benchmark specifically refers to a federally insured savings product; account-specific rates and terms vary.

Make saving sustainable

Automating a manageable contribution can help build a reserve without requiring a large one-time deposit. The FDIC gives the example that saving $20 every two weeks adds up to $520, plus interest, in a year. That is an arithmetic illustration, not a projection of current savings-account returns.
