There is no universal winner between a managed AI API and self-hosting. Choose by testing the same real workload against both options, then comparing quality, latency, total cost, data rules, and your team’s ability to operate the service. A hybrid design can make sense when local inference handles routine tasks and a cloud model is permitted for work that needs more capability.
Should you use an AI API or host the model yourself?
Start with the task, not the deployment trend. Specify representative prompts, required answer quality, context length, modality, and latency target. Then test API and self-hosted candidates on the same prompts and evaluation criteria. An open-weight model and a hosted proprietary model are not automatically equivalent, even when both can perform the same broad task.
After the quality test, compare service behavior and cost at the traffic levels you actually expect. The decision depends on the workload and the operating capacity available to your team; no universal request or token threshold determines when self-hosting wins.
What to compare before choosing

How to estimate whether self-hosting will cost less
Compare equivalent quality and service levels, not a cheap local configuration against a more capable API or vice versa. Estimate requests and input/output tokens by hour and month, peak-to-average ratio, concurrency, batchability, and expected growth. Traffic shape matters: intermittent demand can leave owned or rented capacity idle, while sustained utilization can make dedicated capacity worth evaluating.

- Calculate API spend. Use the candidate provider’s current rates for expected input and output usage, and include ancillary service charges.
- Build the full self-hosting estimate. Include compute rental or purchase, installation, idle capacity, power, connectivity, storage, orchestration, monitoring, redundancy, engineering and maintenance time, insurance, and depreciation.
- Model ordinary and peak demand. Include the capacity needed for concurrent and peak workloads rather than dividing monthly tokens by a theoretical maximum.
- Compare like for like. Use the same workload, quality bar, latency target, availability expectations, and support assumptions.
- Revisit the result. Model, hardware, utilization, and provider pricing assumptions change; validate scaling before committing to long-term capacity.
The OECD’s 2026 report, Benefits of AI Openness, illustrates why a single break-even rule is misleading. Its scenarios associate under 100 million monthly tokens with one L4, 1 billion with one H100, 10 billion with two to three H100s, and 50 billion with eight H100s; the report cautions that token capacity varies widely with model and efficiency. In its modeled private-hosting table, the 500-million-token monthly case reaches break-even after 30.4 months, the 5-billion case after 1.8 months, and the 50-billion case after 1.0 month. These are scenario results, not a universal threshold or a quote for a particular deployment. The report also models USD 8,000 per month for 1 billion tokens using representative Gemini 3.1 pricing assumptions, and continuous rental of eight H100 GPUs at USD 5 per hour at about USD 350,000 annually, excluding additional charges, versus a modeled USD 4.8 million annual API cost. How privacy, latency, and operations change the choice
Data handling and compliance
Write down whether prompts may be sent to a provider, where processing must happen, what retention and access terms apply, and which laws or contracts govern the data. Local control can reduce data transfer, but it does not make a deployment secure or compliant by itself. The operator still has to manage access, vulnerabilities, patches, model and infrastructure updates, and security monitoring.

Latency and service objectives
Set targets for time-to-first-token, end-to-end latency, throughput, availability, and failure behavior. Benchmark realistic prompt sizes and concurrency. Local execution avoids a network dependency and can reduce network latency, but performance is limited by available CPU, GPU, NPU, memory, storage, and model size. Cloud inference can draw on provider resources, yet adds network travel, provider response time, and possible queueing or capacity constraints.
Scaling and operating capacity
Consider cold starts, capacity limits, redundancy, and who responds when serving fails. Self-hosting can be a poor fit if the team cannot maintain secure, observable inference infrastructure. Managed services also have distinct deployment patterns: AWS describes serverless inference for unpredictable or intermittent traffic, real-time inference for sustained traffic requiring lower and consistent latency, batch processing for data available up front, and asynchronous inference for larger payloads or longer processing when sub-second response is unnecessary. When is self-hosting cheaper than an API?
Self-hosting is worth evaluating when demand is sustained enough to use the capacity, the selected model meets the task’s quality bar, and the full operating cost compares favorably with API spend at an equivalent service level. It can still lose financially if utilization is low, peak capacity sits idle, or engineering and reliability costs are omitted. For intermittent or highly variable traffic, metered or serverless options may avoid paying for unused capacity.
AWS recommends identifying workload demand, comparing eligible hosting options against requirements, and testing latency, throughput, and response quality before choosing the serving approach. It advises using shorter commitments to validate scaling before over-provisioning. Its guidance is to “deploy to the most cost-effective inference paradigm” where performance trade-offs are negligible. AWS Well-Architected Framework, Generative AI Lens, GENCOST02-BP01.

When does a hybrid AI deployment make sense?
A hybrid design can run a task locally first and call a cloud endpoint only when the local model is unavailable, unsupported, not capable enough, or not within the required service level. Microsoft Learn describes this as a pattern used by many production apps, with cloud fallback conditional on the user’s consent and the task’s need for a larger model. Microsoft Learn, “Choose between cloud-based and local AI models”.
Before enabling fallback, define which data is allowed to leave the environment, make the transfer clear to users where relevant, check local model readiness, and make fallback behavior observable. Do not log sensitive prompts unless policy permits it. A hybrid setup adds routing and failure-handling work, so measure the quality, latency, and reliability of the complete path rather than only testing each model independently.

A practical decision sequence
- Set the quality bar. Choose representative tasks, prompts, context sizes, modalities, and acceptable output quality.
- Map demand. Estimate hourly and monthly usage, peak concurrency, batchable work, and growth.
- Identify data constraints. Confirm provider permissions, residency, retention, access, and contractual or regulatory requirements.
- Benchmark candidates. Test API and self-hosted options with realistic input sizes and concurrency; record quality, time-to-first-token, end-to-end latency, throughput, and failure behavior.
- Compare full cost and service levels. Include idle capacity and operating work on the self-hosted side, and service charges on the API side.
- Choose the simplest option that meets the bar. Consider hybrid routing only if its fallback rules, consent, data policy, and monitoring are clear.
If self-hosting remains the best fit, select a GPU workstation or server only after establishing the chosen model’s memory requirements, throughput, concurrency, and expected utilization. The figures above are not enough to identify a suitable machine for a particular workload.
