Stocks from different sectors can add variety, but sector labels alone do not make a portfolio diversified. Start with your goal, time horizon, and ability and willingness to handle losses; decide your overall mix of stocks, bonds, and cash; then check how the stock portion is spread across companies and sectors—including what your funds actually own.
Start with your goal, time horizon, and risk tolerance
Before choosing investments or percentages, decide what the money is for and when you expect to need it. Investor.gov explains that asset allocation depends on your investment goal, time horizon, and risk tolerance. A goal that is only a few years away may call for a different level of risk than a long-term goal. Consider both your willingness to see investments fall in value and your financial ability to absorb a loss.
There is no single stock-and-bond mix or sector percentage that suits everyone. Choose an allocation that fits the goal and the consequences a loss would have for you, rather than copying a mix suggested for someone with a different time horizon or financial situation. See Investor.gov’s guide to asset allocation and diversification and the SEC’s Beginners’ Guide to Asset Allocation, Diversification, and Rebalancing.
Set the overall mix before choosing sectors
Asset allocation is the division of your portfolio among broad categories such as stocks, bonds, and cash. Diversification then applies within those categories: for example, spreading stock exposure across companies and industry sectors, rather than relying on a small number of holdings.

A portfolio that contains technology, health care, and consumer-goods stocks may still be concentrated in stocks overall, or heavily dependent on one company. Different sector names answer only part of the diversification question. First decide how much of the portfolio belongs in each broad asset category; then assess whether each category is itself spread appropriately for your circumstances.
Compare individual stocks and funds by what they hold
Individual stocks make it possible to see which companies you own, but building and monitoring a spread of holdings takes work. Funds can provide exposure to multiple holdings, but a fund name or label is not proof of broad diversification: a mutual fund or ETF may focus on a narrow market segment. Several funds can also own many of the same largest positions.

| What to check | Individual stocks | Mutual funds and ETFs |
|---|---|---|
| Breadth of holdings | Review each company you own and how much of the portfolio it represents. | Inspect the fund’s underlying holdings; the fund label alone does not establish breadth. |
| Company and sector concentration | Check whether a few companies or one sector dominate the stock portion. | Review holdings and sector focus for each fund, then assess their combined exposure. |
| Overlap | Compare each stock with the companies already held through other investments. | Compare funds’ largest holdings; separate funds may own many of the same companies. |
| Monitoring effort | You need to track the companies and the portfolio weights you have chosen. | You still need to examine what each fund owns and how it overlaps with the rest of the portfolio. |
| Fit | Judge each holding against your goal, time horizon, and risk tolerance. | Judge the fund’s actual holdings and focus against those same needs. |
Investor.gov notes that diversification can mean holding different stocks or bonds and investing in different industry sectors, such as consumer goods, health care, and technology. Its asset allocation and diversification guidance also cautions that some funds are narrowly focused. Look through to the holdings rather than assuming that owning several funds automatically spreads risk.
Review the portfolio as a whole
Evaluate your combined holdings, not each account or fund in isolation. A practical review can help reveal whether several investments are giving you the same exposure or whether your actual mix has moved away from the one you chose.

- List the holdings. Include individual securities and the funds in your portfolio.
- Inspect fund holdings and sector weights. Review each fund’s underlying companies and sector focus, especially its largest positions.
- Check overlap. Look for companies that appear in multiple funds or both as fund holdings and individual stocks.
- Compare the current mix with your intended allocation. Assess broad categories such as stocks, bonds, and cash, as well as concentration within the stock portion.
- Rebalance if the portfolio has drifted. Rebalancing brings the allocation back toward your chosen mix after some holdings grow faster than others. The SEC discusses this in its guide to asset allocation, diversification, and rebalancing.
Rebalancing is distinct from changing your long-term target because one asset category has recently performed well. Revisit the target when your goal, time horizon, or circumstances change; do not treat recent performance by itself as a reason to abandon it.

Diversification is a way to manage concentration risk, not a promise of gains or protection from every loss. Investor.gov states, “Diversification can’t guarantee that your investments won’t suffer if the market drops.” It may improve the chance that losses are smaller than they otherwise would be, but it cannot eliminate market risk. Read Investor.gov’s explanation of diversification for this limitation.
