When bond yields move sharply, don’t rebuild your portfolio around a rate forecast. Set an allocation that fits your goal, time horizon, and tolerance for losses, diversify across asset types and bond characteristics, then rebalance according to a plan. Volatile yields can change bond prices, but they do not make one stock-and-bond mix right for everyone.

Why volatile yields affect bond prices

For fixed-rate bonds, market interest rates and prices generally move in opposite directions. When newly issued bonds offer higher rates, an existing bond with a lower fixed coupon may become less attractive, so its market price can fall. The reverse generally happens when market rates decline. This relationship is interest-rate risk, and it applies to Treasury bonds as well as other fixed-rate bonds. Real-world prices can also reflect factors such as credit quality and liquidity.

The SEC illustrated the mechanism in a 2013 example: a hypothetical 10-year Treasury with a 3% coupon is priced at $1,000 when the market rate is 3%. After one year, if the market rate rises to 4%, the example shows the bond with nine years remaining priced at $925, with a 4% yield to maturity. These figures explain how price and yield can interact; they are not current market data or a forecast. Maturity is one source of rate sensitivity

Otherwise similar bonds with longer maturities generally face greater interest-rate risk than shorter-maturity bonds. Lower coupons can also mean greater sensitivity when other characteristics are equal. A shorter maturity can reduce exposure to rate changes, but it does not eliminate risk or guarantee a better return. The SEC bulletin explains the general relationship; it does not provide a current duration figure or formula.

Holding to maturity does not make every risk disappear

For an individual bond, interim price movements may matter less to an investor who can hold it to maturity and receives the promised payments. That outcome is not assured for every bond: an issuer can fail to make payments, and selling before maturity can mean receiving more or less than the purchase price. Government securities have substantial protection from issuer credit risk, but their market prices still move as rates change.

Choose an allocation for your circumstances, not the rate forecast

The SEC describes asset allocation as a personal decision shaped by time horizon and risk tolerance. A goal that is many years away may allow more time to ride out market declines than a near-term spending need, while an investor uncomfortable with losses may prefer a less volatile mix. These considerations guide the balance among assets; they do not produce a universal formula.

Start by identifying the purpose of the money and when you expect to use it. Then decide how much fluctuation you can tolerate without abandoning the plan. Choose a target mix of asset categories—such as stocks, bonds, and cash—that reflects those answers. The SEC’s example of 50% stocks, 40% bonds, and 10% cash is an illustration from a 2021 municipal-bond bulletin, not a recommended allocation for every investor. Diversification means spreading investments among asset categories and holdings to reduce risk. It can help limit dependence on a single investment, but it cannot guarantee gains or prevent losses. Diversify within the bond allocation

A bond allocation can be spread across maturities and issuer types rather than concentrated in one narrow segment. Government, corporate, and municipal bonds have different features and risks; none is a guaranteed counterweight to losses elsewhere. Consider the specific bond or fund’s maturity, issuer and credit quality, ability to sell it, and costs before treating it as a diversifier.

Government bonds

Government securities can have substantial protection from issuer credit risk, but that does not protect their market price from changing interest rates. A bond sold before maturity may be worth less than its purchase price.

Corporate bonds

Corporate bonds expose investors to the possibility that a company will not make promised payments. High-yield corporate bonds offer higher yields in part because they involve greater risk; a higher yield is not a free improvement or a reliable way to offset rate-driven losses. Municipal bonds

Municipal bonds are issued by state and local governments and related entities. Their risks and characteristics vary, so the label alone does not establish that a bond fits a portfolio. Individual bonds and bond funds

An individual bond has a maturity date; a bond fund holds a portfolio of bonds, and its shares do not mature like a single bond. A fund can spread exposure across many loans, but it retains interest-rate and credit risk. Review its holdings, maturity profile, fees, and trading costs rather than assuming that a diversified fund is risk-free. Use rebalancing to maintain your chosen risk level

As markets move, asset categories grow or shrink at different rates, and the portfolio can drift away from its target. Rebalancing means bringing it back toward the allocation you chose; it is a portfolio-maintenance process, not a prediction about where rates or markets are headed.

  1. Set a target allocation. Base it on your goal, time horizon, and risk tolerance rather than a short-term view of interest rates.
  2. Choose a review rule in advance. You might review on a schedule or act when an allocation moves beyond a threshold you set. The SEC notes that some financial experts use regular intervals such as every six or twelve months; this is an approach, not a required schedule.
  3. Check how far the portfolio has drifted. Compare current holdings with your target to identify which asset categories are overweight or underweight.
  4. Consider new contributions first. Directing new money to underweight holdings may help move the mix toward its target without selling other investments.
  5. Account for the consequences of trades. Selling can involve transaction costs or tax consequences, so consider those before making changes.

A practical decision checklist

  • Is the allocation tied to a specific goal and the time when you expect to need the money?
  • Could you tolerate the losses and price fluctuations the mix may produce without making a rushed change?
  • Does the bond portion span more than one maturity or issuer type where appropriate for your circumstances?
  • Have you considered credit risk, interest-rate sensitivity, liquidity, and costs—not yield alone?
  • Do you have a rebalancing rule that does not depend on correctly predicting the next rate move?
