They decide whether an energy-price shock is likely to fade or to spread into other prices, wages and inflation expectations—and whether the risk of persistent inflation justifies the added strain that higher rates can put on households and economic activity.
Should central banks raise interest rates when energy prices rise?
Not automatically. A small, temporary energy-price increase may be looked through: monetary policy works with a delay, so raising rates to counter a shock expected to fade could weaken demand after the direct inflation effect has passed. A larger or longer-lasting increase can make a stronger case for action if it is expected to keep inflation above target or spread beyond energy.
The decision turns on the shock’s source, size, expected duration, its effects on prices and wages, and the economy’s starting conditions. There is no universal rate increase triggered by a particular energy-price reading. The European Central Bank (ECB) offers a documented example of this approach, but the evidence here does not establish a current comparison with the Federal Reserve, Bank of England or other central banks.
Why not simply ignore energy inflation?
Energy prices affect headline inflation directly, but the more important policy question is whether the shock changes the broader inflation process. Higher energy costs can raise businesses’ production and transport expenses; firms may pass some of those costs into prices. Workers and employers may also take higher living costs into account when setting wages and prices. If these responses recur, an initial supply shock can become more persistent.

- Direct effect: the rise in energy prices appears in the energy component of measured inflation.
- Indirect effect: energy costs feed into prices of other goods and services.
- Second-round effects: repeated price- and wage-setting responses extend the inflation impulse.
Ignoring the shock entirely could miss those spillovers. Reacting to every short-lived jump, on the other hand, risks tightening policy when the initial price effect is already set to fade. The ECB’s July 2026 monetary policy statement said it was monitoring the size and persistence of the energy-price increase and how it fed through to price- and wage-setting, inflation expectations and economic dynamics (ECB monetary policy statement, 23 July 2026).
How the ECB assesses an energy shock
1. Identify the shock and the economy’s starting point
A supply disruption that makes energy scarce differs from inflation driven by strong demand. A supply shock can push prices up while reducing households’ purchasing power and weighing on production. Demand-driven inflation, by contrast, can arise alongside stronger economic activity. Policymakers also consider underlying inflation, domestic demand and the policy stance already in place; the same energy-price move may have different consequences depending on those conditions.
The ECB’s 2026 discussion emphasizes that the consequences depend on the shock’s intensity, duration and propagation, as well as the economy’s initial state. It cautions against treating the 2026 episode as identical to the conditions at the start of the 2022 energy shock (ECB, “The new energy shock: economic scenarios and policy implications,” 6 May 2026).

2. Track pass-through beyond the energy bill
Central banks watch whether firms absorb higher input costs or raise selling prices, and whether workers and employers adjust wage-setting in ways that feed into further price increases. The ECB describes monitoring price-setting, wage-setting and inflation expectations as part of assessing the shock (Christine Lagarde, “Navigating energy shocks: risks and policy responses,” 25 March 2026).
3. Test how long the shock may last
Policymakers must act before the full effects are clear. A central projection can make a shock look temporary if its energy-price assumptions imply prices will decline. The ECB has noted that futures-based assumptions can build such a decline into projections; futures prices are assumptions used in analysis, not a guarantee that energy prices will fall. Scenario analysis helps policymakers examine what could happen if prices stay higher or the shock spreads further (ECB, “Monetary policy in a world of overlapping shocks,” 30 September 2026).
The ECB’s 2026 analysis also warns that effects may be nonlinear: a more severe shock can have disproportionately stronger consequences. That is why a baseline outlook is not the only relevant input; adverse scenarios and early signs of broader pass-through can change the assessment.

4. Choose a proportionate response
The ECB’s framework is graduated rather than automatic. A small, one-off, short-lived supply shock may be looked through. A sizable but less persistent overshoot may call for a measured adjustment. If the expected inflation deviation is both larger and more persistent, a stronger or more sustained response may be warranted. As ECB President Christine Lagarde put it in March 2026, “Monetary policy cannot bring down energy prices”; she also said that “as expected deviations from our inflation target grow larger and more persistent, the case for action becomes stronger” (ECB, 25 March 2026).
This is a context-dependent ECB framework, not a mechanical rule for every central bank. Monetary policy can influence broader demand and inflation over time; it cannot resolve the original shortage of energy supply.

For a net energy importer such as the euro area, more expensive imported energy worsens the terms of trade: more income goes abroad to pay for the same energy. That squeezes household and business real incomes and can weaken activity, especially in energy-using sectors. Slower activity may reduce medium-term inflation pressure even as the direct energy-price effect raises headline inflation.

Higher interest rates may help contain spillovers into prices and wages, but they can also weigh further on demand and activity. The challenge is to prevent persistent, broad inflation without compounding the economic costs of the supply shock. The balance depends on how much of the inflation increase is expected to persist and how much activity is already being lost. The ECB’s explanation of supply shocks contrasts this with demand shocks, which can raise inflation and growth together (ECB, “Current issues of monetary policy,” 3 July 2014).

An ECB model-based decomposition published in September 2026 helps distinguish the drivers of different episodes. It is evidence about the euro area and the periods specified, not a universal rule for setting interest rates.

These estimates come from the ECB’s decomposition published on 1 September 2026, with its latest observations dated 31 May 2026. They describe the ECB’s analysis of euro-area inflation, not a timeless finding about every energy shock (ECB, “Why the drivers of inflation matter for monetary policy,” 1 September 2026).

Separately, an ECB analysis constructed a scenario involving a 10% energy-price shock. Under that construction, the energy component of inflation rises cumulatively by about 0.2 percentage points over a three-year horizon. This is a scenario illustration, not a report of a historical outcome (ECB, “Analytical perspectives on energy supply shocks,” 13 May 2026).
Why the effects can differ between households
Energy shocks and the monetary-policy response do not affect every household in the same way. ECB researchers have examined energy shocks alongside policy responses that either keep the real interest rate fixed or respond actively to inflation measures. The published study supports considering differences across households and policy transmission; it does not, on the evidence summarized here, establish specific household winners, losers or quantified distributional effects (ECB, “Heterogeneous effects of monetary tightening in response to energy price shocks,” 23 October 2024).
