Aave V3 and Compound III both use oracle-priced collateral to support borrowing, but they make different design choices when a position becomes risky. Aave tracks a position with a Health Factor and documents a sentinel that can pause borrowing and liquidation during certain oracle or Layer 2 sequencer outages. Compound III separates borrowing capacity from liquidation eligibility and uses protocol reserves to absorb underwater accounts. Neither design makes a market categorically safer: the configured feeds, risk parameters, liquidity, reserves, governance and transaction execution all matter.

How do their oracle designs differ?

Aave V3: an oracle source for each reserve

Aave documentation says each reserve has an oracle contract that reports asset prices, with Aave Governance selecting the source. The documentation identifies Chainlink Price Feeds and the Correlated Assets Price Oracle (CAPO) as primary oracle types on production markets. CAPO is intended for strongly correlated assets, such as wrapped tokens whose value follows an underlying asset. Feed update rules depend on the source; they may be time-based, deviation-based or otherwise configured. Aave’s oracle documentation describes the design, not one universal feed configuration for every reserve.

Compound III: configurable feeds

Compound III governance documentation provides for setting a market’s base-token price feed and updating asset price feeds. It does not establish one universal feed provider or configuration across all Compound III markets. The Compound governance documentation describes these controls as governance-administered settings.

In either protocol, an oracle issue can mean an incorrect or stale price, an unavailable feed, or a chain-level interruption. Those are different failure modes. A safeguard aimed at one kind of outage does not prove that other oracle errors are prevented.

What happens when an Aave V3 position becomes liquidatable?

Aave uses a position-level Health Factor, which changes as oracle-priced collateral, debt and accrued interest change. Each reserve has its own liquidation threshold. When the Health Factor falls below 1, the position becomes eligible for liquidation: an external liquidator repays part of the debt and receives collateral with a reserve-defined liquidation bonus. A position becoming eligible does not itself guarantee that a liquidation will execute; execution still depends on market and transaction conditions. What happens when a Compound III account becomes liquidatable?

Borrowing capacity and liquidation eligibility use separate factors

For each collateral asset, the borrow collateral factor sets how much of its USD value can support borrowing the market’s base asset. The liquidation collateral factor is separate and higher, creating a buffer between the borrowing limit and liquidation eligibility. Falling outside the borrowing collateralization check does not necessarily mean an account is already liquidatable. Compound’s collateral and borrowing documentation explains the borrowing limit, while its liquidation documentation describes the separate liquidation factors.

Liquidation uses protocol absorption and reserves

When an account exceeds the permitted limit under its liquidation factors, a liquidator can call absorb. The protocol takes the account’s collateral and pays off its debt using base-asset cash reserves. If reserves fall below a governance-set target, liquidators may be able to buy protocol-held collateral at a price-feed-based discount; those purchases add base assets back to reserves. This is an absorption-and-resale path, rather than the Aave process in which a liquidator repays part of a borrower’s debt directly for collateral.

Documented outage control PriceOracleSentinel can disable borrowing and liquidation during specified oracle downtime or a post-recovery grace period, especially for L2 sequencer interruptions. The reviewed governance documentation describes feed configuration and pause controls, but not a directly equivalent oracle/sequencer grace-period sentinel.

How does Aave’s sentinel respond to an oracle or sequencer outage?

Aave’s PriceOracleSentinel is designed particularly for Layer 2 sequencer downtime. Under specified conditions, it can disallow borrowing and liquidation while the oracle is down or while a recovery grace period remains active. The purpose of the grace period is to give users time to make positions healthy after service resumes before liquidations are enabled. The Aave oracle contract reference describes the control.

This is a targeted operational safeguard, not insurance against a feed reporting a wrong price or every other oracle failure. Aave’s risk documentation acknowledges that third-party oracle failure or compromise can cause incorrect valuations, and that volatile or illiquid collateral can contribute to undercollateralization or bad debt.

What can and can’t be concluded about relative risk?

The architecture makes different trade-offs visible. Aave explicitly exposes a position’s status through its Health Factor and documents a recovery gate for specified oracle and sequencer interruptions. Compound III explicitly separates the limit for borrowing from the limit for liquidation, then relies on protocol reserves to absorb underwater accounts. These are design distinctions, not evidence that one protocol has lower losses or performs better in a particular market.

  • Oracle risk remains configuration-specific. Feed quality, availability and behavior depend on the asset, network and configured source.
  • Liquidation depends on execution conditions. Market liquidity, volatility and transaction execution can affect whether collateral can be sold or a liquidation can be completed effectively.
  • Reserves matter to Compound’s path. Absorption uses protocol cash reserves, and discounted collateral sales depend on reserve conditions.
  • Governance and contract risks remain. Both designs rely on smart contracts and governance-controlled parameters; neither liquidation mechanism removes those risks.

Aave’s documentation also identifies isolation mode, supply and borrow caps, risk-admin roles and the oracle sentinel among V3 controls. Compound governance can change feeds and collateral or liquidation factors, and pause selected functions through its governance and Timelock/Configurator machinery. How to compare a specific live market

The design descriptions above do not establish current feed addresses or numerical risk settings for a matched pair of markets. Values can vary by network and market and change through governance, so a live comparison needs to identify the exact deployments rather than treating either protocol as a single global configuration.

  1. Match the network and market. Record the chain, market, base asset and collateral assets being compared. Compound’s overview describes Ethereum with USDC as its initial deployment, not as a description of every current market. Compound III overview.
  2. Identify each asset’s configured feed. Check the relevant deployment’s oracle source or feed contract rather than inferring it from a protocol-wide description.
  3. Record the active risk parameters. For Aave, check reserve-level LTV, liquidation threshold and bonus. For Compound III, check borrow and liquidation collateral factors and any relevant reserve target or sale conditions.
  4. Check operational and governance state. Verify applicable pause or sentinel controls, reserve conditions, and relevant governance changes.
  5. Timestamp the comparison. Record when the deployment settings were checked, because feeds, parameters and operational state can change.

Without those deployment-level checks, the defensible comparison is about protocol architecture—not which matched market currently has the safer feed, larger buffer or better liquidation conditions.
