It estimates that alternative with a market simulator or learned model; it does not turn a hypothetical outcome into a historical fact. Its usefulness therefore depends on how well the model represents the market and the intervention being tested.
What counterfactual testing asks
A historical record shows one realized sequence of market events and, if applicable, the trades that occurred. Counterfactual testing asks a different question: what might have happened if the strategy had taken another action, or if the market had followed a different path?
For example, at a decision point an agent might submit, cancel, or modify an order. An evaluator can compare the observed choice with an alternative using a learned model of the trading environment. A separate use is to generate possible order-book paths under a specified future market regime. The IJCAI 2026 DiffLOB paper frames its question this way: “If the future market regime were X instead of Y, how would the limit order book evolve?” The generated path is a modeled scenario, not a record of trades that actually took place. How it differs from backtesting
Backtesting typically replays historical market observations and records what a strategy would have done on that realized path. Counterfactual testing adds an unobserved alternative: a changed action, execution choice, or market condition. That extra question requires a model or simulator for what could have happened after the change.

A replay can assess a strategy against recorded prices, but observed bars alone cannot establish whether a hypothetical limit order would have filled, what queue priority it would have received, or how other participants would have reacted. Market simulators and explicit market-impact models address some of these issues; no universal answer to those execution questions follows from price history alone. What a credible counterfactual evaluation should check
The DiffLOB paper proposes three criteria for evaluating generated counterfactuals. They are a framework from that paper, not a universally adopted industry standard.

- Realism: Do generated trajectories reproduce relevant market distributions and temporal structure?
- Counterfactual validity: When the specified future regime changes, do the generated order-book dynamics change consistently with that intervention?
- Counterfactual usefulness: Do the alternatives help the intended downstream task, such as predicting a future regime?
For a trading strategy, evaluation also needs explicit execution assumptions. State applicable fees, slippage, order type, latency, liquidity, and market impact. Then test how sensitive the comparison is to plausible changes in those assumptions, where the data and model allow it. A 2026 preprint by Abbade and Costa reports that including nonlinear market impact materially changed agent behavior and comparative results in its experiments; that supports disclosing the cost model, not treating one model as correct for every market. How to report results without overstating them
- Name the intervention. Specify whether the alternative changes the agent’s action, its execution choice, or a market regime.
- Describe how the alternative was generated. Identify the historical data, designed simulator, learned environment, or generative order-book model, and report the assumptions material to the result.
- State the execution and cost model. Include the fees, slippage, order handling, latency, liquidity, and market-impact assumptions that apply.
- Report evaluation checks and limitations. Explain how market realism and the validity of the intervention were assessed, and whether the counterfactual served its intended downstream purpose.
- Keep results specific to the study. State the instrument, period, method, and attribution alongside performance figures; do not present simulated or backtested outcomes as a forecast of future profitability.
One illustration of why attribution matters is a 2026 study by Abdelmounim Lefrayah, Badr Hirchoua, and Mustapha Hain. Using daily SPY ETF data from 2022–2023, the authors report a 9.56% validation rate for their counterfactual engine and, for their PPO-based agent, a 14.32% total return, a 1.32 Sharpe ratio, and a 9.4% maximum drawdown. These are author-reported results from that particular study; the reported validation-rate figure should not be given a broader interpretation than the paper’s own metric definition, and the performance figures are not general market statistics, independent replication, or a promise of future returns. When to use it
Counterfactual testing is useful when the question concerns an unobserved alternative—for example, whether a policy might behave differently after a different action or under another modeled regime. A historical backtest remains useful for assessing behavior on past observations, while a simulator or generative model can explore paths that the record does not contain. These methods answer different questions, and the counterfactual result is only as informative as the assumptions that connect the modeled scenario to a plausible market response.
The cited studies illustrate several approaches, but do not establish a single validated method for every strategy, instrument, or market, nor a head-to-head benchmark across the approaches. Treat counterfactual output as conditional evidence for analysis and testing, not proof of what would have happened.
