A low P/E alone is not proof: earnings can be temporarily high near a cyclical peak or unusually weak during a downturn. Start by identifying the company’s business model and position in the cycle, normalize earnings and free cash flow, then value a range of scenarios and test what could break the case.
Start with the exact security and valuation date
Write down the ticker, exchange, share class or ADR, currency, market price and date, and diluted share count. Decide whether you are screening the current price or estimating long-term value. These details matter because an ADR may represent multiple ordinary shares, exchange rates change, and a valuation is only meaningful against a dated price.
No ticker or price is specified here, so this is a method—not a current stock pick or a buy/sell recommendation. There is no authoritative industry-wide P/E, PEG ratio or discount threshold that automatically defines a chip stock as undervalued.
Identify what kind of semiconductor company it is
Semiconductor companies do not share one cost structure or cycle. Compare a business with companies that have similar models, capital needs, growth, margins and exposure to end markets—not with a single sector-wide multiple.

- Fabless designers rely on external manufacturing. They generally avoid owning large-scale wafer fabs, but still face product transitions, supply constraints, inventory exposure, customer cycles and substantial R&D needs.
- Integrated device manufacturers (IDMs) design and manufacture chips, so their economics combine product-market risks with factory utilization, capital spending and depreciation.
- Pure-play foundries manufacture chips for customers. Their large fixed-cost base makes utilization important: staffing, power, infrastructure, depreciation and maintenance continue even when output falls.
- Memory producers are exposed to supply-and-demand swings that can affect prices and margins sharply. Assess inventory and pricing conditions rather than assuming a recent earnings run rate will persist.
- Semiconductor-equipment suppliers sell into customers’ manufacturing investment cycles. Orders and revenue can respond to changes in fab expansion plans, product roadmaps and trade restrictions.
These are starting distinctions, not substitutes for examining a company’s segment disclosures. A company can span more than one model or end market.
Determine where the company is in the cycle
Review several years of annual and quarterly filings rather than annualizing one quarter. Track revenue by product and end market, gross and operating margins, inventory, receivables, utilization or bookings when disclosed, and management’s descriptions of demand. When the company provides enough information, distinguish customer sell-through from channel replenishment: a temporary restocking wave can lift shipments without proving end-user demand has durably accelerated.
Ask what is driving current margins. High utilization, favorable product mix, temporary scarcity, unusually strong prices, or a one-time accounting or tax item can make current earnings a poor guide to normal profitability. Conversely, weak output during an inventory correction can depress results even if demand eventually recovers. Treat management outlook as management’s forecast, and compare it with later reported results rather than treating it as independent confirmation.

GlobalFoundries’ 2025 Form 10-K said customers had reduced some excess inventory, while elevated pockets remained, especially in consumer-centric markets. The company also described macroeconomic and trade-policy uncertainty and noted that utilization materially affects results because key factory costs persist at lower wafer output. Its average shipment utilization rate was 86% in 2025 versus 77% in 2024; those figures describe GlobalFoundries’ own fabs, not the sector. The filing also said approximately 63% of its 2025 wafer shipments were attributable to single-sourced business, using the company’s definition. Normalize earnings and free cash flow
Build base, downside and upside cases over several years. Forecast revenue by segment or end market where disclosures permit, then estimate margins based on plausible product mix and utilization—not simply the latest quarter. Include R&D and other operating costs, working capital, taxes, capital spending and share dilution.
Reconcile net income with cash from operations and capital spending. Earnings per share can rise while free cash flow remains weak if receivables or inventory consume cash, capital needs are high, or share-based compensation dilutes owners. Identify acquisition effects, stock-based compensation, inventory write-downs, export restrictions, restructuring, unusual tax items and investment gains instead of silently treating them as recurring.

Company disclosures illustrate why headline margins need context. AMD reported gross margin of 50% in 2025 versus 49% in 2024, and disclosed about $440 million of net inventory and related charges associated with U.S. government export controls on MI308 data-center GPU products. It also reported a $2.2 billion inventory increase, primarily to support a data-center product ramp. These are AMD-specific reported figures, not general semiconductor benchmarks; they show how policy, product mix and ramp-related working capital can affect interpretation. AMD 2025 Form 10-K.
Estimate value with scenarios, then cross-check it
Use a discounted cash-flow range
A discounted cash-flow (DCF) model estimates the present value of forecast cash generation. Forecast operating cash flows and reinvestment explicitly, choose a discount rate that reflects risk, and make the terminal assumption visible. Sensitize the result to revenue growth, normalized operating margin, working capital, capital spending, discount rate and terminal growth or exit multiple; small changes in long-term assumptions can materially change the estimate.
Convert enterprise value to equity value by adjusting for debt, cash and other claims, then divide by diluted shares. Present a range rather than a falsely precise target, and name the assumptions that move it most. A reverse DCF is a useful cross-check: work backward from the current share price to see what growth and margins it implies, then decide whether those expectations are plausible.

Compare multiples only with suitable peers
Use peer valuation as a cross-check, not as intrinsic value. Select companies with reasonably similar business models, growth, margins, capital intensity and cycle exposure, and use normalized rather than peak or trough earnings. Label multiples as trailing or forecast.

Intel’s filing describes both an income approach based on discounted cash flows and a market approach using comparable-company multiples and transactions, and notes sensitivity to assumptions such as the discount rate in an impairment context. This is a method reference from Intel’s accounting process, not an endorsement of any stock’s valuation. Intel Form 10-Q for the quarter ended June 28, 2025.
For context rather than as a peer benchmark, TSMC reported 2025 revenue of NT$3,809.05 billion, up 31.6% from 2024, net income of NT$1,717.88 billion and diluted EPS of NT$66.26; its annual report also gives revenue of US$122.42 billion. The currency basis matters when comparing figures. Advanced technologies (7-nanometer and beyond) represented 74% of TSMC wafer revenue in 2025, up from 69% in 2024—TSMC-specific mix, not a sector-wide measure. The company’s report said it expected robust AI-related demand entering 2026 amid macro uncertainty; that was management outlook and may have changed since publication. TSMC 2025 Annual Report.

Test the margin of safety and the value-trap risks
A price below your base-case estimate is not enough. Check whether downside cash flows remain plausible and whether the risks are reflected in your range. A useful checklist includes:
- Cycle and operations: inventory correction, utilization, capacity additions, pricing, yields, depreciation and the possibility that demand or product mix disappoints.
- Customers and suppliers: concentration, single-sourced relationships, bargaining power and dependence on a small number of end markets or manufacturing partners.
- Technology and competition: roadmap execution, competitive alternatives, product obsolescence and whether the company can fund the R&D needed to remain relevant.
- Financial resilience: net debt, debt maturities, liquidity, recurring capital needs and the ability to withstand a prolonged downturn.
- Policy and geography: export restrictions, trade-policy uncertainty and exposure to particular regions.
- Accounting judgments: inventory valuation, useful-life estimates, stock compensation and unusual gains or charges that affect reported earnings or cash flow.
Accounting estimates can affect how reported results appear without, by themselves, proving misconduct. Intel’s 2025 Form 10-Q recounted that changing useful-life assumptions for certain production machinery from five to eight years increased 2023 gross profit by approximately $2.5 billion and decreased ending inventory by approximately $1.3 billion compared with the previous estimate. Treat this as an issuer-specific example of why assumptions deserve scrutiny, not as evidence that the change was improper. Intel Form 10-Q for the quarter ended June 28, 2025.
Write down what would change your mind
Before calling a stock undervalued, state the valuation date and price, the value range under each scenario, and the assumptions doing the most work. Then name measurable events that would invalidate the thesis—for example, a sustained utilization decline, margins below the modeled range, weaker end-market demand, rising net debt or failed product execution. Revisit the model when new filings or results change those inputs; do not treat a target price as timeless.
