Crypto can lose its full value, and a wallet does not hold coins in the way a physical wallet holds cash: it manages the keys that control assets recorded on a blockchain. In the U.S., digital assets are generally treated as property for federal income tax purposes, so selling, exchanging, spending, or receiving them can have tax consequences. Here is how to think about the risks, custody choices, and reporting questions before you act.

How much crypto can I afford to lose?

Start with the possibility of losing the entire amount. The SEC’s March 23, 2023 investor alert, Exercise Caution with Crypto Asset Securities, says: “The only money you should put at risk with any speculative investment is money you can afford to lose entirely.” That is a loss-capacity principle, not a recommended dollar amount or portfolio percentage.

The alert addresses crypto asset securities; it does not establish that every crypto asset is a security or that all platforms and tokens carry identical risks. It does warn that crypto asset securities can be exceptionally risky and volatile, and that crypto platforms may fail, halt withdrawals, or leave users without important protections.

Before deciding whether any exposure fits your circumstances, consider your financial goals, time horizon, risk tolerance, existing portfolio, and whether you are carrying high-interest debt. The SEC advises investors to have an investment plan, consider allocation and diversification, understand the investment and its risks, and consider paying off high-interest debt. These considerations do not produce one suitable allocation for everyone.

Watch for investment and relationship scams

Be cautious of promises of unusually high returns with little or no risk. Fraudsters may impersonate trusted people or organizations, or build a social relationship before asking for money. The SEC’s May 29, 2024 alert, 5 Ways Fraudsters May Lure Victims Into Scams Involving Crypto Asset Securities, warns that tracing and recovering funds can be difficult, and funds may be moved overseas. Do not assume a fraudulent blockchain transfer can be reversed.

Are crypto wallets safe, and what do they actually store?

A crypto wallet generally stores or manages the keys and passcodes used to control assets recorded on a blockchain; the assets themselves are not stored inside the wallet. A private key authorizes transactions. A public key can be shared so someone can send assets to the wallet, but it does not authorize spending.

A seed phrase can restore access if a device or wallet software is lost or damaged. Treat it as a master key: keep it secure and never share it. Do not enter it into a website or provide it in a support chat. Anyone who obtains it may be able to control the assets associated with it.

The SEC’s December 12, 2025 publication, Crypto Asset Custody Basics for Retail Investors, is an investor bulletin from SEC staff, not a rule or regulation. It describes the custody tradeoffs below.

Choice What it means Main tradeoff Questions to ask
Hot wallet Connected to the internet; may be on a device or provided as a web service. Convenient for transactions, but more exposed to cyberthreats. How is access protected? Is it on my device or managed by a service?
Cold wallet Typically a physical device or another offline method. Generally less exposed to cyberthreats, but less convenient and still vulnerable to loss, damage, or theft. Can I protect the recovery phrase and operate the device correctly?
Self-custody You manage and secure the keys. You control access, but are responsible for setup, protection, and recovery. Losing or having a private key or seed phrase stolen can mean permanent loss of access. Am I comfortable managing the keys and arranging secure recovery?
Third-party custody A provider manages the keys and may use hot wallets, cold wallets, or both. You rely on the provider; accounts may become inaccessible if it is hacked, shuts down, or goes bankrupt. Fees, restrictions, and safeguards vary. What happens if the provider fails? What are the insurance terms, fees, transfer limits, and asset-use policies?

Should I use a hardware wallet or leave crypto on an exchange?

These are different custody arrangements, not a simple choice between “safe” and “unsafe.” A hardware wallet is one form of cold storage that can be used for self-custody; keeping assets with an exchange or another service generally means relying on a third-party custodian. A custodian can use hot wallets, cold wallets, or both. The right comparison is between the risks you can manage yourself and the risks you accept by relying on a provider.

If you are considering a hardware wallet

A hardware wallet may reduce internet exposure, but it cannot protect you from every threat. You still need to protect the device and its recovery phrase from loss, damage, theft, and disclosure. Buying a device does not by itself ensure that you can restore access; understand the setup and recovery process before moving assets.

If you are considering an exchange or other custodian

Research the custodian rather than assuming that familiarity or ease of use removes custody or insolvency risk. The SEC’s December 2025 custody bulletin advises asking about safeguards and subcontractors, insurance terms, privacy, whether customer assets are lent or commingled, and annual, transaction, transfer, setup, or closing fees. Check what happens to account access if the provider fails and whether transfer limits or restrictions could affect you.

Do I pay taxes when I sell or trade crypto?

This section concerns U.S. federal income tax only; state, local, and non-U.S. rules may differ. The IRS treats digital assets as property, not currency, for U.S. federal tax purposes. Its digital asset FAQ states that general tax principles for property transactions also apply to digital assets.

Selling digital assets for U.S. dollars generally requires recognizing a capital gain or loss, subject to applicable limits on deducting capital losses. Other events—such as exchanging one digital asset for another, using digital assets to pay for something, or receiving them as payment or a reward—can also have tax implications. The result depends on the transaction, basis, holding, and tax year; do not assume that a transaction is tax-free just because you did not convert the asset to dollars.

IRS FAQ Part I generally applies to transactions before January 1, 2025. Part II generally applies to transactions on or after January 1, 2025, and includes information connected to the 2024 digital asset information-reporting regulations and later guidance. For 2025 and later transactions, additional information-reporting rules and basis-identification details apply. Review the IRS FAQ and instructions for the relevant tax year and transaction type; complex or high-value activity may warrant help from a qualified tax professional.

Do I have to report crypto on my tax return?

The IRS overview says the federal return includes a question about whether, during the tax year, you received digital assets as a reward, award, or payment, or sold, exchanged, or otherwise disposed of them. Answer based on the wording and instructions for the specific tax-year form and your actual activity. A “No” answer should not be inferred solely because you did not cash out to U.S. dollars; the type of transaction matters.

Keep records that let you identify what happened, when it happened, and the relevant amounts and basis. Do not collapse transfers, trades, payments, rewards, staking, or other activity into one assumed tax rule; consult the applicable IRS guidance for the event and year. Tax treatment can change, and the federal overview does not settle state, local, or foreign obligations.
