The key difference is who controls the private keys—and who is responsible for access, recovery, and security. Exchange custody relies on a provider and its account systems; self-custody gives you direct control but makes your backup and transaction practices critical.
What changes when you choose an exchange or self-custody?
A crypto wallet is not a container holding coins like a physical wallet holds cash. It is a tool for managing keys and authorizing transactions. A public key identifies where crypto can be received; a private key is the secret used to access it. Whoever controls the private key has the practical ability to authorize transfers. FINRA explains the roles of public and private keys and common storage arrangements.
Centralized exchange custody
With custodial exchange arrangements, the exchange or its custody provider controls or safeguards the keys. You access your assets through an account rather than directly managing the key material. An exchange may provide account recovery, but that is not the same as recovering crypto from a lost private key: recovery depends on the provider’s systems, identity checks, terms, and the particular loss.
Self-custody
With self-custody, you control the key material and authorize transfers. The wallet may be software on a phone or computer, or hardware that stores keys offline. Self-custody removes the exchange as the custodian, but transfers responsibility for protecting your device, backup, and recovery information to you. Losing the key and any usable recovery method can mean losing access permanently.

How the risks and trade-offs compare

These are categories, not guarantees about every exchange or wallet. “Custodial” does not by itself mean irresponsible or fraudulent, and “self-custody” does not by itself mean secure. The details that matter include provider controls, contractual rights, segregation, jurisdiction, backup practices, device security, and transaction verification; they vary, so do not infer them from an app’s interface alone.
Does a wallet being offline make it safe?
Hot storage uses internet-connected services or devices. Cold storage keeps private keys offline, and a hardware wallet is one way to do that. Offline storage reduces some internet exposure, but it does not eliminate risk. FINRA notes that hardware wallets can be lost, stolen, broken, defective, or hacked. Mobile and desktop wallets can also be exposed to malicious code or device loss. Consider a hardware wallet only if you choose self-custody and can manage its setup and recovery; no device guarantees protection.

Are crypto exchange balances insured like bank deposits?
Do not assume they are. FINRA cautions that familiar protections, such as FDIC coverage for bank assets and legal remedies, may not be available if crypto is stolen, lost, or destroyed. That is a qualified warning, not proof that every exchange balance is uninsured or that legal remedies can never apply. Coverage and rights depend on the specific arrangement and applicable law.
Why transaction checks matter whichever option you choose
Most crypto transfers are difficult or impossible to reverse after they are submitted. In its 2026 proposed custody rule, the SEC states that crypto networks generally make erroneous or fraudulent transactions difficult or impossible to reverse. Before authorizing a transfer, carefully verify the destination address, asset, network, and transaction details shown by the service or wallet. These checks matter whether a provider submits the transfer for you or you authorize it from a self-custody wallet.

How to decide which arrangement fits you
Start with the responsibility you can reliably manage, not with the assumption that one arrangement is universally safer.
- Consider exchange custody if you prefer service-mediated access and can accept dependence on the provider’s account security, operations, and custody arrangements.
- Consider self-custody if direct control matters to you and you can protect your device, keep recovery material private and available, and verify transactions before signing.
- Match storage to purpose. Some people use different arrangements for different needs. Splitting holdings does not automatically make them safe; each arrangement still has its own dependencies and failure modes.
There is no universal instruction to move everything off an exchange or leave everything with one provider. Choose only an arrangement whose recovery and security responsibilities you understand and can maintain.

What has changed in U.S. regulatory discussion?
As of October 4, 2026, the SEC’s October 1 announcement describes a proposal for a tailored custody framework for registered investment advisers and regulated funds. It would permit crypto assets to be held in self-custody under certain circumstances and allow state trust companies to serve as custodians for client and regulated-fund assets. The proposal is institutional and adviser-focused, not a blanket rule for ordinary retail exchange accounts or personal wallets. The SEC release says the comment period remains open for 60 days following publication of the proposing release in the Federal Register; the sources cited here do not establish a final rule or its eventual outcome. A separate SEC Division of Trading and Markets staff statement addresses certain interfaces that prepare transactions in crypto asset securities with self-custodial wallets, in the stated broker-dealer registration context. It discusses disclosures about provider roles, fees, conflicts, limitations, cybersecurity, and transaction parameters; it should not be read as a rule for every wallet, token, or exchange. The staff statement is dated guidance, and regulatory materials can change.
