Daily rebalancing means a leveraged ETF resets its exposure to pursue a stated multiple of its benchmark’s return for one trading day—not for a week, month, or year. Over longer periods, daily returns compound in sequence, so the fund’s result can differ sharply from that multiple of the benchmark’s total return. The path matters: volatility can widen the gap, but daily rebalancing does not guarantee a loss.
What daily rebalancing changes
A leveraged ETF generally seeks a set multiple of its benchmark’s daily return. For example, a 2× fund aims for about twice the benchmark’s return from one market close to the next, before fees and other tracking effects. To maintain that target as the benchmark and fund values change, the fund adjusts its exposure, often using derivatives such as swaps or futures.
That daily objective is not a promise to deliver twice the benchmark’s return across a longer holding period. The SEC explains that daily compounding can cause multi-day results to differ substantially from the benchmark’s cumulative return multiplied by the stated leverage. Why the sequence of returns matters
Each day’s gain or loss applies to the fund’s then-current value. That makes the ending result dependent on the sequence of daily benchmark returns, not just the benchmark’s start and end points. A simple two-day illustration shows why:

- An index rises 10%, taking 100 to 110.
- It then falls 9.09%, returning to about 100.
- A hypothetical 2× daily fund rises 20%, taking 100 to 120, then falls about 18.18%, leaving about 98.18.
The index is back near its starting value, while the hypothetical fund is about 1.82% below its start, before fees or tracking effects. This is arithmetic illustrating daily compounding, not the performance of an actual ETF. Different daily paths can produce different outcomes even when the benchmark’s cumulative return is the same.
Volatility can widen the gap, but does not dictate the result by itself
Repeated moves up and down can erode a leveraged fund’s value through compounding, particularly when the benchmark makes little net progress. The effect depends on the path, the fund’s leverage, and the holding period; it is not a universal penalty that makes every leveraged ETF lose money. A sustained trend can produce a different result from a choppy path with the same broad start-to-finish benchmark return.

A 2024 SEC-filed prospectus gives a hypothetical illustration: under its stated assumptions, a 2× daily leveraged fund would lose 3.9% over one year if its benchmark returned zero and had annualized volatility of 20%. How a rising index can coincide with a falling leveraged ETF
A positive benchmark return over several months does not guarantee a positive return for a leveraged ETF over that same span. The SEC’s 2023 bulletin describes one four-month period in which an index gained 2% while an ETF seeking twice the index’s daily return declined 6%. In another four-month example, an index gained about 8% while an ETF seeking three times its daily return declined 53%. These are examples of possible divergence, not forecasts or typical outcomes. What to compare when evaluating a specific fund
Daily rebalancing is only one part of the return. Compare the fund’s documents and benchmark with the period you are considering, rather than treating its leverage label as a multi-day multiplier.
- Daily target and benchmark: Confirm the stated multiple, whether the fund is leveraged or inverse, and the exact index or other benchmark it follows.
- Benchmark path and volatility: Consider the daily sequence of returns over the intended holding period; the same cumulative benchmark return can arise from paths that affect compounding differently.
- Fund costs and implementation: Review expenses, derivatives, counterparty exposures, and how closely the fund has tracked its daily objective. The prospectus describes the strategy and its risks.
- Market price and NAV: Check the fund’s trading price against its net asset value; an investor’s result can also be affected by buying or selling away from NAV.
- Taxes: Tax treatment can affect what an investor keeps. Consult the fund’s tax information and seek qualified tax guidance for personal circumstances.

How regulators frame holding-period risk
The SEC describes leveraged and inverse ETFs as specialized products that generally are not suitable for buy-and-hold investors. FINRA’s 2009 Regulatory Notice similarly said daily-reset inverse and leveraged ETFs are typically unsuitable for retail investors planning to hold longer than one trading session, particularly in volatile markets.
