Parametric insurance pays a pre-agreed amount when an independently measured event—such as earthquake shaking, wind speed, rainfall, or flood level—meets a trigger written into the contract. Unlike conventional indemnity insurance, payment is based on the agreed index and formula, not an adjustment of the policyholder’s exact loss. That can make funds available more quickly, but the index may not match the damage or costs actually experienced.

How parametric insurance works

A parametric policy begins with an exposure the buyer wants to protect, then specifies an event measurement and the conditions under which that measurement produces a payment. The contract—not a general description of the product—sets the operative trigger and payout.

  1. Define the exposure. Identify the financial need, such as business interruption after a cyclone, crop impacts from low rainfall, or emergency expenses following an earthquake.
  2. Choose an index and data source. The index should be objective and independently reported. Examples cited by Swiss Re Corporate Solutions include Japan Meteorological Agency seismic intensity, USGS earthquake magnitude or shaking, Australian Bureau of Meteorology cyclone category, and National Hurricane Center cyclone category. The contract should name the source and measurement.
  3. Set the trigger and payout. Specify the threshold, covered location, time period, and payment formula. The payout may be fixed or tiered; for example, a contract could provide a stated amount if earthquake magnitude in a defined area reaches a specified level.
  4. Verify the event and settle. After an event, the named measurement is checked against the contractual conditions. If they are met, the agreed payment is due; adjusting the policyholder’s precise loss is not the central trigger.

Swiss Re contributors describe the data requirement this way: “Any parameter or index that is used as the basis for a parametric solution must be objective transparent, and readily available from an independent reporting agency.”

What parametric insurance can cover

Common applications described by Swiss Re include earthquakes, tropical cyclones, excessive or deficient rainfall, extreme temperatures, flooding, and crop yields. Structures may address public-sector response needs as well as business exposures. These are examples, not confirmation that a suitable policy is offered to every buyer for every peril or location.

Parametric versus indemnity insurance

Parametric cover can provide liquidity without requiring the payout to equal the exact loss. It may complement indemnity insurance, but buyers should review how the contracts interact rather than assume one replaces all protection from the other.

Basis risk: when the trigger and loss diverge

Basis risk is the possibility that the index does not match the policyholder’s actual experience. A damaging event may fall short of the trigger, leaving the buyer without a parametric payment. Conversely, the trigger may be met even though the buyer’s actual loss is smaller than expected. How well the index correlates with losses at the specific location matters.

More tailored triggers, tiered payouts, or combined conditions may reduce the mismatch, but cannot guarantee that the payout will mirror the loss. Buyers should test the proposed index against the exposure they intend to protect and consider what happens in scenarios where the two diverge.

How to evaluate a policy and its price

A World Bank document from 2024 reports a general parametric premium range of 2%–5% of the policy limit and says parametric cover may cost more than indemnity-based insurance. This is general context, not a current quote or a universal tariff. The premium for a particular policy depends on its peril, location, exposure, trigger, limit, and terms.

  • Data: Which independent source supplies the measurement, and how is it verified after an event?
  • Trigger boundaries: What threshold applies, and exactly which locations and dates or time windows count?
  • Payout: Is payment fixed or tiered? What is the maximum, and how does the formula work at different measurement levels?
  • Fit: How closely does the index track the exposure and likely losses at the covered location?
  • Contract terms: What settlement and dispute procedures, exclusions, and limits apply?
  • Cost and legal form: What is the quoted premium, and how is the arrangement treated under the relevant jurisdiction’s rules?

The World Bank source identifies objectivity and modelability, independent verification after a disaster, and correlation with actual losses as important trigger considerations. A quote and a careful review of the contract are necessary to determine whether a particular offer fits.

Regulation and contract form vary by jurisdiction

“Parametric insurance” does not establish one uniform legal form everywhere. Swiss Re’s discussion of common misconceptions explains that treatment depends on the country’s legal and regulatory framework and that arrangements may be structured as insurance, derivatives, or hybrids. For a specific contract, local legal and insurance advisers can assess relevant questions such as insurable interest, proof of loss, accounting, and regulatory treatment.
