The answer depends on what the customer receives, how long the right to use the software lasts, whether the software is for internal use, and the organization’s capitalization policy.
A perpetual license purchased for internal use is commonly recorded as an asset and amortized over its useful life. A recurring SaaS subscription usually represents a service and is expensed over the subscription period. The invoice label—“license,” “subscription,” or “cloud”—is not enough by itself to determine the accounting treatment.
When a software license is a capital asset
A software license is generally capitalized when it gives the business a long-term right to use software and meets the organization’s capitalization criteria.
The clearest example is a perpetual software license. This is an upfront purchase that gives the customer the right to use the software for its useful lifetime rather than for a fixed subscription period. For internal-use software, U.S. GAAP generally treats the purchased license as an asset under ASC 350-40.

The accounting entry might look like this:
Debit: Software license asset $12,000
Credit: Cash or accounts payable $12,000
The company then amortizes the asset over its useful life. If management estimates a four-year useful life and no residual value, straight-line amortization would be $3,000 per year:
Debit: Amortization expense $3,000
Credit: Accumulated amortization $3,000
The useful life is not automatically the same as the vendor’s maximum support period. It should reflect factors such as expected use, technological obsolescence, contractual limits, upgrade plans, and the period over which the software is expected to provide benefits.

- An upfront perpetual license for an accounting or engineering application.
- A multi-year license that provides a separately identifiable right to use software.
- A material bulk purchase of licenses, when the company’s capitalization policy permits grouping them into one asset.
- A qualifying software license included in a cloud-hosting arrangement.
Unpaid amounts do not prevent capitalization. If the license has been acquired but has not been fully paid, the company generally records the asset and a liability for the unpaid balance.
When software costs are an expense
Software costs are generally expensed when the customer is paying for access to a service rather than acquiring a capitalizable software asset, or when the cost falls below the company’s capitalization threshold.
Common examples include:
- Monthly or annual SaaS access fees.
- Recurring software rental charges without a qualifying license.
- Software maintenance and support.
- User training.
- Routine administration and post-implementation operating costs.
- Low-cost desktop utilities, where the organization’s policy treats them as current expenses.
For example, a $500 monthly project-management subscription would normally be recorded as a service expense during the month or service period:
Debit: Software or hosting expense $500
Credit: Cash or accounts payable $500

Some organizations also expense small software purchases because their capitalization policy sets a minimum threshold. That threshold is a company policy choice and should be applied consistently; there is no single universal U.S. GAAP dollar cutoff for every software purchase.
Perpetual license versus subscription

How cloud and SaaS arrangements are treated
A cloud arrangement is not automatically either an asset or an expense. The key question is whether the customer receives a software license or only a hosting service.
Under current U.S. GAAP, a cloud arrangement includes a software license when both of these conditions are met:
- The customer has the contractual right to take possession of the software at any time during the hosting period without significant penalty.
- It is feasible for the customer to run the software on its own hardware or have an unrelated third party host it.
If those conditions are met, the license cost is generally accounted for under ASC 350-40. If they are not met, the arrangement is normally a service contract. The recurring hosting fees remain service expenses over the hosting period.

A product described as “licensed cloud software” may still be only a hosted service from the customer’s accounting perspective.
Implementation costs in a SaaS contract
Even when a cloud arrangement is only a service contract, certain implementation costs may be capitalized under current U.S. GAAP. This does not turn the hosting fees into a software asset.
For example, qualifying costs to configure or modify the system may be capitalized if they are incurred during the application development stage and meet the applicable requirements. The resulting asset is presented on the balance sheet in the same line item used for a prepayment of the related cloud arrangement. Its amortization is reported in the same income-statement line as the hosting fees.
The cash-flow classification can also differ:
- Payments for a capitalized software license are generally investing cash flows.
- Payments for a cloud service contract, including capitalized implementation costs in that service arrangement, are generally operating cash flows.

For entities applying the current three-stage U.S. GAAP model in ASC 350-40, software project costs are analyzed as follows:

Software developed or obtained to provide access to, or convert, old data may qualify for capitalization. However, the actual conversion of the data is generally expensed.
If a project is abandoned or is no longer likely to be completed and placed in service, previously capitalized costs must be written off as a loss.
Internal-use software versus software sold to customers
The intended use of the software matters. Software acquired, developed, or modified solely for an organization’s internal needs is generally evaluated under ASC 350-40. There must be no substantive plan during development or modification to market the software externally.
If the software is intended to be sold, leased, or otherwise marketed to customers, the relevant U.S. GAAP guidance is generally ASC 985-20 rather than ASC 350-40. A company developing commercial software should not apply the internal-use model automatically.
U.S. GAAP and IFRS differences
Under IFRS, software is generally analyzed under IAS 38, Intangible Assets. Internally developed software can be capitalized only after the organization satisfies all applicable development-recognition conditions. Costs that do not meet those conditions are expensed.
U.S. GAAP and IFRS often produce similar results for purchased internal-use software. However, IFRS may not allow capitalization of some configuration and interface-design costs when the entity cannot demonstrate that all IAS 38 conditions have been met.
IFRS does not have equivalent specific guidance for implementation costs in a cloud-hosting service contract. Those costs are generally expensed unless they qualify for capitalization under another IFRS standard, such as IAS 16.
Classification also differs. Internally used software is generally an intangible asset under IFRS. Under U.S. GAAP, an entity’s accounting policy and facts may result in classification as either PP&E or an intangible asset.

Recent U.S. GAAP change: ASU 2025-06
FASB issued ASU 2025-06, Intangibles—Goodwill and Other—Internal-Use Software (Subtopic 350-40): Targeted Improvements, on December 11, 2025.
The update removes the explicit references to the three project stages and changes when capitalization begins. Under the new model, capitalization begins only after the entity has authorized and committed funding to the project, the software is probable of completion and intended use, and significant development uncertainty has been resolved.
Significant uncertainty may exist when the project involves novel or unproven technical features, when important performance requirements have not been identified, or when those requirements are still being substantially revised.
ASU 2025-06 does not create a separate accounting rule for agile, iterative, or AI development. The same recognition threshold applies regardless of the development method. AI-related costs must be analyzed according to the nature of the project and the applicable accounting guidance.
The update is effective for fiscal years beginning after December 15, 2027, including interim periods within those fiscal years. Early adoption is permitted for financial statements that have not yet been issued or made available for issuance. Entities may apply the change prospectively, retrospectively, or using a modified transition approach.
As of August 7, 2026, the existing three-stage ASC 350-40 model remains generally applicable unless an entity has early-adopted ASU 2025-06.

- Read the contract. Identify whether the customer receives a license, hosted access, support, updates, implementation, or multiple components.
- Determine the software’s purpose. Decide whether it is for internal use or intended for external sale or licensing.
- Check the term. A perpetual or long-term right to use software is more likely to create an asset than a cancellable monthly subscription.
- Separate the charges. Break out the license, hosting, maintenance, training, configuration, data conversion, and other services.
- Apply the capitalization policy. Consider the useful life, materiality, and any minimum-dollar threshold.
- Classify eligible costs. Under the current U.S. GAAP model, expense preliminary and post-implementation costs and capitalize qualifying application-development costs.
- Record amortization. Start amortizing a capitalized asset when it is substantially complete and ready for its intended use, then review it for impairment or abandonment.
Keep the contract, vendor invoices, approval records, project timeline, capitalization analysis, and useful-life estimate with the accounting workpapers. Those documents are especially important when one vendor invoice contains both capitalizable and non-capitalizable items.

Are software licenses assets or expenses?
Either treatment can be correct. A perpetual or otherwise qualifying internal-use license is generally capitalized and amortized, while recurring access fees and service-only SaaS charges are generally expensed over the service period.

Is a yearly software subscription a capital expense?
Usually not. A yearly subscription commonly provides access to a service for one year, so the fee is generally recognized as an expense over that year. The contract should still be reviewed for a separate software license or qualifying implementation costs.
Can SaaS implementation costs be capitalized?
Under current U.S. GAAP, certain implementation costs for a cloud service contract may be capitalized under ASC 350-40 even when the recurring hosting fees are expensed. Training, actual data conversion, preliminary work, and post-implementation operating costs generally remain expenses.
Is there a universal dollar threshold for capitalizing software?
No. Companies apply their own capitalization policies and materiality judgments. A $100,000 bulk-license threshold used in one federal accounting policy is an entity-specific example, not a universal U.S. GAAP rule.
How long is a capitalized software license amortized?
It is amortized over its estimated useful life, considering the contractual term, expected use, support and upgrade plans, and technological obsolescence. A perpetual license is not necessarily amortized forever; it still has an estimated useful life.
Does the word subscription on an invoice mean the entire cost must be expensed?
No. The contract must be analyzed. A subscription may include a qualifying software license, and separately identifiable implementation costs may qualify for capitalization even when the hosting service itself is expensed.
The Bottom Line
Bottom line: A perpetual or qualifying internal-use software license is generally a capital asset that is amortized over its useful life. A recurring SaaS or hosting fee is generally a service expense. Implementation costs require a separate analysis: under current U.S. GAAP, qualifying application-development work may be capitalized, while preliminary work, training, data conversion, maintenance, and post-implementation operating costs are normally expensed.
For a defensible conclusion, review the contract, separate its components, apply the organization’s capitalization policy, and identify whether U.S. GAAP, IFRS, or another reporting framework applies.
