Start with the company’s latest available annual and interim filings, then compare earnings, operating cash flow, sales, receivables, assets, debt and liquidity across periods. Read the notes and auditor’s report, and check whether the company keeps filing on time. A mismatch or unusual transaction is a reason to seek evidence and an explanation—not, by itself, proof of fraud.

1. Find the filings and confirm what they cover

Use the SEC’s EDGAR company search to locate the issuer’s filings. Identify the most recent annual report and interim reports, and check their filing dates, reporting periods and amendments. Make sure you are comparing the same company and the same fiscal periods; a name change, merger or change in business can make older numbers difficult to compare without context.

For a U.S. public company, annual and quarterly reports commonly appear as Forms 10-K and 10-Q. Read the statements as filed, not just a company news release, investor presentation, stock-promotion page or message-board post. Those materials may help you formulate questions, but they are not a substitute for the filed statements.

Check whether the annual statements are audited and whether interim statements were reviewed. An audit is not a guarantee that a company is sound or that every risk has been detected. The SEC’s investor guidance emphasizes that information about micro-cap companies may be difficult to find or incomplete. Its Investor Bulletin, “Microcap Stock Basics (Part 2 of 3: Research),” dated October 14, 2016, states: “Investors may have difficulty finding accurate, complete and current information about microcap companies.”

If the issuer does not file with the SEC, the SEC recommends seeking information from the company, the relevant state securities regulator, the relevant regulator and other sources such as OTC Markets. The SEC does not endorse information posted on OTC Markets. Treat gaps in reliable, current information as a limitation on what you can conclude.

2. Read the auditor’s report and filing history

Before working through individual balances, note the auditor’s opinion and any discussion of the company’s ability to continue as a going concern. Look for a modified opinion, a disclaimer, a qualification, an emphasis or explanatory paragraph, or a statement that the auditor cannot obtain sufficient evidence. Read the full report and its context rather than treating a particular phrase as a stand-alone verdict.

Then check whether the auditor changed, whether a prior opinion was withdrawn or corrected, whether required interim review work is evident, and whether reports were filed late, amended or missed. An unexplained break in reporting continuity can leave important changes hard to assess. SEC materials flag unusual auditing issues and describe historical cases involving auditor resignations, withdrawn opinions, unreviewed interim statements and missed reports. Those examples illustrate questions to ask; they do not establish that another issuer has the same problem.

3. Compare earnings with cash from operations

For several reporting periods, place net income or loss beside net cash provided by (or used in) operating activities. A company can report rising earnings while operations continue to consume cash. That divergence deserves an explanation, particularly if it persists or widens.

Use the cash-flow statement and notes to identify what is driving the difference. Growing receivables or inventory may absorb cash as a business expands; other causes can include noncash expenses, changes in payment timing, capitalized costs or one-off transactions. The concern is not simply that the figures differ, but whether the explanation fits the company’s operations and is supported by disclosed detail.

PCAOB fraud-risk guidance identifies unusual relationships between income and operating cash flow, as well as unusual revenue recorded near period end, as matters that may warrant additional audit attention. These are investigative signals, not tests that prove manipulation.

4. Test whether sales growth is supported by receivables and collections

Compare revenue with accounts receivable over several periods. If sales rise much faster than cash collections, ask why. A large receivable balance can be legitimate, but the filing should give enough context to understand payment terms, customer concentration, expected collection and any significant allowance for doubtful accounts.

Read the revenue-recognition policy and related notes for disclosed details about when a sale is recognized, customer acceptance, payment terms, returns, refunds, side agreements or continuing obligations. Check whether estimates such as the allowance for credit losses change as balances grow. If subsequent collections are disclosed, consider whether they support the reported receivable; do not assume a collection occurred unless the filing says so.

Pay particular attention to a large sale close to the reporting date. Ask whether its timing and terms make commercial sense, whether the counterparty could meet the obligation, and whether the transaction was reversed, amended or otherwise changed after period end. PCAOB AS 2401 directs auditors to consider the business purpose of significant unusual transactions and the counterparty’s ability to support large balances or obligations. A late-period transaction is a reason to seek context, not proof that revenue was recorded improperly.

5. Check whether assets fit the operating business

Compare the scale and composition of reported assets with revenue, cash generation and evidence of actual operations. The SEC specifically flags a company reporting large assets alongside small revenues as a situation to investigate. That mismatch may have a legitimate explanation, but it calls for a closer look at what the assets are and how their reported values are supported.

  • Receivables: Review aging and allowance disclosures, customer concentration and collection evidence where available.
  • Inventory: Look for changes in quantity, valuation assumptions, obsolescence or write-downs, if disclosed.
  • Intangible assets or goodwill: Check what business activity supports the value and whether impairment assumptions have changed.
  • Property, equipment or other major balances: Ask whether the assets are usable in the stated business and whether the notes explain their valuation, restrictions or collateral role.

Estimates that depend on future use, collectibility or collateral can be difficult to verify from filings alone. Where the operating story appears small relative to a major balance-sheet asset, look for specific supporting disclosures and independently available records rather than relying on the headline figure.

6. Assess cash, debt and near-term obligations together

Do not judge liquidity from the cash balance alone. Read the balance sheet, cash-flow statement, debt notes, commitments and subsequent-events disclosures together. Compare available cash and working capital with near-term obligations, debt maturities and the company’s recurring operating cash needs. Note covenant compliance or defaults where disclosed, and whether the business depends on repeated financing, asset sales or continued supplier credit.

PCAOB going-concern guidance identifies conditions such as recurring losses, working-capital deficiencies, negative operating cash flow, loan defaults, difficulty obtaining supplier credit and the need to secure new financing or dispose of assets. Consider the combination and trend of these conditions, not one item in isolation. Read management’s plans and ask whether the filings establish that the plans are feasible; an unsupported assurance is not the same as demonstrated funding.

7. Follow related parties and unusual transactions through the notes

Search the notes for transactions, loans, guarantees, balances or commitments involving executives, directors, controlling owners, affiliates or entities with shared management or addresses. For each material arrangement, identify who is on each side, the stated business purpose, the terms, the funding path and how or when it was settled.

A transaction can be disclosed and still deserve scrutiny. Ask whether the economics are clear, whether the counterparty appears able to perform without financial help from the issuer, and whether a complex structure obscures who benefits or bears the risk. Transactions clustered near period end or reversed soon afterward also need context. PCAOB guidance identifies undisclosed related parties, transactions without apparent economic substance, complex structures and short-lived period-end transactions as audit-risk considerations—not findings that fraud occurred.

8. Put the statements in the company’s operating and corporate context

Financial statements are easier to interpret when viewed alongside the company’s history. Check for unexplained changes in name or business, dormant-shell activity, a reverse merger, reverse splits near a merger, or a sudden change in what the company says it does. Compare the stated business with the assets, revenue, employees or operating activity described in its filings, where those details are available.

The SEC also lists heavy promotion that outweighs the operating story, unexplained price or volume surges, trading suspensions, little or no apparent business activity and repeated name or business changes as micro-cap warning signs. These are context for further verification, not substitutes for filing evidence. The SEC notes that OTC companies may face fewer listing standards than companies on national exchanges, and that micro-cap stocks have historically been less liquid and more volatile.

9. Compare issuers on the same basis

If you are comparing companies, use the same reporting periods and account for differences in business model, stage and seasonality before drawing conclusions. There is no universal ratio or red-flag score that establishes fraud. PCAOB guidance describes risk conditions and audit procedures, not a standardized score for retail investors.

  • Compare earnings with operating cash conversion over the same periods.
  • Compare revenue growth with receivables, collections and disclosed customer concentration.
  • Compare asset scale and valuation assumptions with revenue and operating activity.
  • Compare liquidity, leverage, upcoming obligations and financing dependence.
  • Where disclosed, compare customer concentration and margin trends.
  • Compare auditor continuity, opinion language and filing timeliness.

10. Turn a warning sign into a verification question

For each concern, write down the specific filing, period, line item or note that raised it. Then record the company’s explanation and what evidence supports—or fails to support—that explanation. Seek corroboration in later filings, subsequent events, auditor communications or other reliable records when available. Distinguish what the filing establishes from what remains uncertain.

A retail reader cannot reproduce an audit from public filings. PCAOB standards are useful as a lens for questions about revenue, unusual transactions and going concern, but they are standards for auditors, not a do-it-yourself forensic procedure. When information is missing, inconsistent or stale, the accurate conclusion may be that the issue cannot be resolved from the available public record.

A red flag is a prompt to verify, not a verdict. Consider the full pattern across statements, notes, audit reporting and company history, and avoid relying on promotions or market chatter when current, reliable information is unavailable.
