Neither arbitrage funds nor liquid funds are risk-free, and neither is automatically better for short-term cash. Arbitrage funds seek returns from price differences between stocks and their futures; liquid funds invest in short-maturity money-market instruments. The right comparison depends on when you need the money, each scheme’s redemption terms, its tax classification and your own tax position.

How the two fund types generate returns

Arbitrage funds: cash-and-futures spreads

An arbitrage fund seeks to earn the difference between a stock’s cash-market price and its futures price. A manager may buy a stock in the cash market while selling the same stock in futures, with the positions designed to offset each other as the contract approaches expiry. The return depends on the spreads available and the fund’s execution, expenses and use of cash; it is not a promised yield. When opportunities are limited, the fund may hold debt or money-market instruments instead. SEBI’s explanation of arbitrage mutual funds notes that opportunities and volatility affect the strategy.

Liquid funds: short-maturity money-market instruments

Liquid schemes invest in money-market instruments with maturities of no more than 91 days. Examples include commercial paper, treasury bills and certificates of deposit. Their returns depend on prevailing short-term interest rates, rather than on capturing cash-and-futures spreads. AMFI’s description of mutual-fund scheme types positions liquid funds as a way to park surplus money for short periods.

Risks and liquidity: what “short-term” does—and does not—mean

Arbitrage positions are intended to reduce exposure to the underlying stock’s price direction, but hedging does not guarantee a particular return. Returns can vary as spreads change, and cash held outside arbitrage positions may be exposed to debt or money-market instruments. Liquid funds avoid the same spread-dependent return engine, but their instruments still carry market, liquidity and issuer or default risks. A short maturity profile does not make a liquid fund a bank deposit or protect principal.

AMFI states that “Mutual Fund Schemes are not guaranteed or assured return products.” Read the AMFI overview of mutual-fund risks alongside the scheme documents. Redemption cut-off times, settlement arrangements and any exit load are scheme-specific; check the current scheme information document and other official scheme materials before investing, especially if the money may be needed on a particular date.

Tax treatment: classification is decisive

Do not infer tax treatment from a fund’s name alone. The scheme’s legal classification, your acquisition and transfer dates, holding period, investor status and the rules in force for the transaction all matter. The following is a broad summary of AMFI and Income Tax Department guidance accessed on 7 October 2026, not individual tax advice.

If an arbitrage scheme qualifies as equity-oriented

For equity-oriented fund units transferred on or after 23 July 2024, AMFI describes short-term capital gains as taxed at 20%, subject to applicable conditions. For qualifying long-term gains where the transfer is subject to securities transaction tax (STT), gains above ₹1,25,000 are taxed at 12.5% without indexation. Surcharge and health and education cess may also apply. Check the scheme’s classification and whether the conditions for this treatment are met using AMFI’s mutual-fund tax guidance.

If a liquid scheme falls under the specified-mutual-fund rules

Under AMFI’s description of the definition applying from FY 2025-26, a specified mutual fund includes a fund investing more than 65% of its proceeds in debt and money-market instruments, or a fund investing at least 65% in units of such a fund. Gains on covered specified mutual funds are treated as short-term capital gains and taxed at the investor’s applicable rate. Liquid funds generally fall within this debt-oriented framework, but confirm the individual scheme’s classification. Which is better for short-term parking?

There is no category-wide winner or supported return figure that settles the choice. Liquid funds are designed for short-term money-market exposure; arbitrage funds use a market-linked spread strategy that may have fewer attractive opportunities at some times. Whether a different tax route improves your after-tax outcome depends on the scheme’s classification, your holding period and tax position—not just the headline rates.

Before deciding, compare the specific schemes and your cash needs:

  • When you need the money: Check the scheme’s redemption cut-off, settlement terms and exit load against your actual deadline.
  • What drives the return: Consider short-term interest rates for a liquid fund, or the availability of attractive arbitrage spreads for an arbitrage fund.
  • What the fund holds and charges: Review its current portfolio, riskometer, expense ratio and scheme documents; these details can differ within a category.
  • Your tax treatment: Verify the scheme’s legal classification and the rules applicable to your purchase and sale dates, then consider your own tax circumstances.

For performance, compare dated returns for named schemes over the same periods and against the same measurement date. A category label or unmatched past-return figures cannot establish what either fund will earn next.
