Keep some accessible emergency savings and stay current on required debt payments before putting every available dollar toward extra debt repayment. After that, divide extra money according to how soon income could fall, the household’s essential costs, and the terms of each debt. There is no universal savings-to-debt split or interest-rate cutoff that works for everyone.

Why a cash reserve matters when work is uncertain

An emergency fund is money set aside for unplanned costs, including lost income. Even a small reserve can help cover an unexpected bill without relying on a credit card or loan. The Consumer Financial Protection Bureau (CFPB) describes emergency savings as one way to protect yourself and an early step in saving: its guide to building an emergency fund.

Extra debt payments can reduce what you owe, but money sent to a lender is generally less immediately available for rent, food, utilities, transportation, or medical costs. When a job loss or reduction in hours is plausible, liquidity has practical value: it can help bridge the gap while you adjust spending or look for income.

How much emergency savings should you aim for?

The right amount depends on your circumstances, including essential expenses, income stability, other household income, and any severance or benefits. The FDIC’s January 2024 consumer guidance suggests aiming for at least six months of living expenses to withstand events such as job loss. Its January 2025 guidance describes six months in a federally insured product as a general expert recommendation. These are broad goals, not requirements that fit every household or a reason to postpone saving until you can reach the full amount.

If a large target feels out of reach, start with what you can set aside and build gradually. As an illustration—not a promised return—the FDIC says saving $20 every other week would add up to $520, plus interest, over a year. The contribution that fits your budget may be different.

Use this sequence to decide where the next dollar goes

  1. Map your cash flow. Write down essential monthly costs, minimum debt payments, current savings, and any expected severance or other income support. Estimate what would change if work stopped or hours were cut. The CFPB’s job-loss guidance recommends taking stock of finances, savings, debts, and bills.
  2. Keep a starter reserve accessible. Set aside an amount you can manage for unexpected costs instead of directing every spare dollar to extra debt repayment. A dedicated bank or credit-union account is one option identified by the CFPB. Choose an account that is safe and accessible; the FDIC notes that withdrawing money from a certificate of deposit (CD) early may trigger a penalty.
  3. Budget for required payments. List each minimum payment and its due date alongside essential bills. If a payment is becoming unaffordable, contact the lender or company promptly to ask about more affordable arrangements or fee relief. For federal student loans, the CFPB notes that borrowers may be entitled to lower payments through income-driven plans based on income and family size; check current eligibility and terms with your servicer.
  4. Choose a workable balance for extra money. Once essentials and required payments are covered, weigh the urgency of a possible income disruption against the cost and consequences of the debt. A near-term job risk and limited cash may make added savings more useful; more stable income and manageable cash reserves may leave more room for extra repayment. These are considerations, not a fixed formula.
  5. Revisit the plan when circumstances change. Recalculate if your hours, income outlook, household expenses, savings, or debt terms change. A plan that works while employed may need to change after a layoff or a new offer of severance.

Compare emergency savings and extra debt repayment

Question What to consider
Will the money be available quickly? Cash in an accessible account can help with essentials if pay stops. Check whether withdrawal restrictions or penalties could delay access.
How exposed is household income? Consider how soon a layoff or hours cut could happen, and whether another income source or severance is available.
What happens if a payment is missed? Review required payments, due dates, fees, and other consequences. Ask the creditor about options before a payment becomes overdue.
What does the debt cost? Consider the debt’s terms alongside the value of keeping cash on hand. The CFPB and FDIC guidance cited here does not set a universal interest-rate threshold for choosing one use of extra money over the other.

What to do if you cannot cover payments

Contact lenders and companies as soon as you see a shortfall coming; ask whether they can offer a more affordable arrangement or relief from fees. If you are dealing with debt collectors or need help making a realistic budget, the CFPB says nonprofit credit counseling may help with budgeting and working with collectors. Check a counseling provider’s credentials and fees before agreeing to services.
