Defense technology startups face a financing and customer-transition problem at the same time: private investors can fund a promising prototype, but a company still needs a government organization to adopt it, a budget and contracting route to buy it, and a reliable way to produce it at scale. In the United States, complex acquisition and budgeting processes, uncertain funding after prototype awards, and—in some cases—export and allied-sales requirements can make that path slow and difficult.

Why is prototype funding different from funding production?

A prototype can demonstrate that a technology works without proving that a company can finance, manufacture, support, and repeatedly deliver it. The U.S. Department of Defense’s Defense Innovation Board (DIB) identifies this move from prototype to production as a distinct challenge for nontraditional vendors. It points to complexity in the Planning, Programming, Budgeting, and Execution (PPBE) process, unclear guidance and support for Small Business Innovation Research and Small Business Technology Transfer (SBIR/STTR) Phase III contracting, and uncertainty about funding after SBIR/STTR awards.

Those issues can leave a company with development progress but no dependable bridge to its next contract. Prototype funding is not the same as a funded production order: the startup needs a government customer, an appropriate acquisition route, and money available for the follow-on purchase. The DIB’s January 2025 report, Scaling Nontraditional Defense Innovation, describes the difficulty of accessing dedicated capital while vendors invest resources to transition prototypes to production.

Does the sector lack investment, or does investment fail to become procurement?

Private investment is substantial, but it measures a different thing from government buying. The DIB reported that venture and other private capital allocators had invested more than $130 billion in defense technology startups since 2021, across areas including advanced computing and software, sensing, connectivity and security, biomanufacturing, and autonomous systems. That is private investment over the report’s stated period—not DoD procurement and not a measure of investment in 2026.

By contrast, the Center for Strategic and International Studies (CSIS) reported that venture-backed companies received less than 1 percent of $411 billion in DoD contracts in 2023. The figures should not be compared as if they were two measures of the same pool: one is private capital invested in startups since 2021, while the other is a reported share of U.S. defense contract dollars in 2023.

The distinction matters to a founder or investor: access to capital can support a company’s work, but it does not itself create a government purchase, an ongoing customer relationship, or recurring revenue.

Why can government adoption take so long?

After a successful demonstration, a startup still has to move through the customer organization and acquisition system that can authorize and fund production. The Government Accountability Office (GAO) identifies long DoD acquisition timelines and difficulty transitioning commercial solutions to DoD users for production and fielding as barriers to adoption. Its February 27, 2025 report on the Defense Innovation Unit (DIU) also found that DoD had not documented how DIU would assess its progress in coordinating commercial technology adoption.

In practical terms, a prototype can stall if no user organization takes responsibility for adopting it, no contracting path fits the purchase, or no budget is available for the next step. An innovation program or demonstration can help connect a company with government users, but that connection is not the same as a transition plan or production commitment.

How does demand stability affect a startup’s ability to scale?

Companies are more likely to invest in production capacity when they can see a credible route to repeat orders. CSIS reported that Ukraine allocated 1 percent of its acquisition budget to drone procurement in fiscal year 2024 and 6.7 percent in fiscal year 2025, describing stable demand as an incentive for private investment. These are Ukraine figures and fiscal-year allocations, not U.S. spending or a guarantee that a particular company will succeed.

The broader issue for a startup is whether a demonstration can become a budgeted purchase and then repeat demand. Without that visibility, a company may have difficulty deciding how much production capacity, inventory, staffing, and supplier support to build. The cited figures illustrate a demand signal; they do not establish that budget allocation alone resolves acquisition, manufacturing, or company-level risks.

What additional barriers arise when selling to allies?

International growth can add compliance work and coordination among multiple government stakeholders. In a July 2025 analysis of allied industrial cooperation, CSIS reports that partners identified International Traffic in Arms Regulations (ITAR) and technology-security and foreign-disclosure requirements as particularly challenging. They also cited unclear and lengthy Foreign Military Sales (FMS) approval timelines, multiple U.S. stakeholders, and compliance costs and delays.

These requirements can affect how a company shares technical information, structures a sale, and plans delivery to an allied customer. They are possible scaling friction, not a burden that every startup faces in the same way; the applicable constraints depend on the technology and sales pathway.

How can founders and investors assess whether a company can scale?

A useful assessment looks beyond whether the technology works. The following questions synthesize the funding, adoption, demand, production, and cross-border barriers identified above; they are a practical framework, not a tested ranking.

  • Funding continuity: Is there a credible funding path beyond prototype awards, including any needed follow-on or Phase III support?
  • Customer and authority: Is a specific government user identified, and is there an acquisition organization with a route to buy the product?
  • Budget and repeat orders: Is a transition or production purchase budgeted, and is there a plausible basis for sustained demand?
  • Production readiness: Can the company and its suppliers meet expected delivery needs if adoption proceeds?
  • Target-market requirements: If the company plans allied sales, have export, foreign-disclosure, and procurement requirements been considered for those markets?

A strong prototype answers a technical question. A scalable defense business must also have answers to these commercial and institutional questions.
